How to Choose an Index Fund: Expense Ratios, Tracking Error, and Fund Size

Choose an index fund in this order: confirm the benchmark and exposure, compare the expense ratio and all other costs, examine tracking difference and tracking error on matching data, then use fund size as background information rather than a quality score. Finally, verify the current prospectus, shareholder report, holdings and trading details. A low fee cannot make an unsuitable index appropriate, and a large fund is not automatically safer or better.

What an index fund is—and why the index comes first

An index fund is a mutual fund or exchange-traded fund (ETF) that seeks to follow an index. It may own every security in the index or a representative sample. The index itself supplies the fund’s exposure, so two products described as “index funds” can have very different risks and returns.

Before looking at fees or assets, identify five features of the benchmark:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • Asset class: stocks, bonds, commodities or another category.
  • Geography: a single country, a region or global markets.
  • Market segment: broad market, large companies, small companies, government bonds, corporate bonds or a narrower theme.
  • Selection rules: which securities qualify and how often the index reconstitutes.
  • Weighting method: market-capitalization weighting, price weighting, equal weighting or another formula.

Market-capitalization and price-weighted indexes can produce materially different concentrations even when they cover similar names. Custom and nontraditional indexes may also use screens, caps, dividends, volatility measures or other rules. The SEC’s Investor Bulletin: Index Funds (August 6, 2018) advises investors to understand how an index is constructed and what risks apply before evaluating a fund.

The fund inherits the market risks of the securities in its index. An index fund can lose value in a market decline, be concentrated in a sector or country, and underperform its benchmark because of expenses and implementation frictions. Passive management does not remove investment risk; it mainly specifies how the portfolio follows its rules.

A practical order for comparing funds

Use the following sequence when two or more funds appear to offer similar exposure. Do not move to the next comparison until the prior one is genuinely like-for-like.

1. Confirm that the exposure fits your objective

Write down what you want the holding to do in the portfolio: provide broad domestic equities, international diversification, investment-grade bonds, inflation-sensitive assets or something else. Then read the benchmark description rather than relying on the fund’s marketing name.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Check the index factsheet and the fund’s prospectus for the eligible securities, geographic scope, sector limits, currency treatment, rebalancing schedule and weighting formula. A broad international index and a developed-markets index are not interchangeable; neither is a total-bond index and a government-bond index. If the benchmark does not match the job you need the holding to perform, a lower expense ratio is irrelevant.

2. Compare the expense ratio—but not the expense ratio alone

The expense ratio is the recurring operating cost charged by the fund, expressed as a percentage of assets. It is deducted from the fund’s assets and therefore reduces the return available to investors. When two funds have comparable exposure and their holdings perform identically, the lower-cost fund generally leaves the investor with more return, as the SEC bulletin explains.

That comparison is valid only when the funds are otherwise comparable. Review:

  • Gross and net expense ratios, including whether a fee waiver or reimbursement is temporary.
  • Trading and rebalancing costs incurred inside the fund.
  • Bid-ask spreads and commissions when you buy or sell an ETF.
  • Account-level purchase, sale, custody or platform charges.
  • Taxes that apply in your country, account type and fund structure.

A fund with a slightly higher stated ratio can have a better realized result if it tracks its benchmark more efficiently or receives more securities-lending revenue. Conversely, a low ratio does not guarantee a small gap to the index. Treat the ratio as a starting cost measure, not a complete prediction of investor return.

3. Read tracking difference as the realized gap

Tracking difference is the fund’s return minus the benchmark’s return over a specified period. A negative result means the fund lagged the index under the stated calculation; a positive result means it exceeded it for that period. Always record the period, return convention and benchmark used.

Tracking difference captures the combined outcome of expenses, trading, rebalancing, portfolio sampling, cash balances, securities lending, tax treatment and other fund and index mechanics. It is therefore a useful reality check after you have read the expense ratio. Compare annual or calendar-period results over the same dates and use the same total-return or price-return convention. Comparing a fund’s total return with an index’s price return can create a misleading gap.

Historical tracking difference is descriptive, not a promise. A favorable figure may reflect a temporary lending-revenue benefit, an unusual rebalance, market conditions or a measurement convention that will not recur.

4. Read tracking error as consistency

Tracking error measures how variable the fund/index return gap has been. A common calculation is the standard deviation of periodic return differences, often annualized. Fidelity’s educational explanation defines it as the annualized standard deviation of daily differences between the fund’s total return and the index’s total return.

Providers do not always use identical inputs. Before comparing reported figures, check:

  • Whether the calculation uses daily, weekly or monthly observations.
  • Whether returns are total returns or price returns.
  • The annualization method.
  • The exact benchmark and comparison period.
  • Whether the figure is calculated before or after fund expenses.

A fund can have a small, consistently negative tracking difference and low tracking error. Another can have a better average relative return but a more variable gap and higher tracking error. Neither metric is sufficient by itself: tracking difference addresses the size and direction of the realized gap, while tracking error addresses its stability.

5. Understand how the fund replicates the index

Ask whether the fund uses full replication, representative sampling or another method. Full replication holds every constituent, while sampling holds a subset selected to reproduce the index’s key characteristics. Sampling may be practical for an index with thousands of securities or difficult-to-trade markets, but it can add another source of deviation.

An index can rebalance at stated rules and prices, while the fund must place trades in the market. Prices may move before the fund completes those trades, and commissions, spreads and market impact reduce results. Less-liquid securities and frequently rebalanced indexes can increase these frictions.

Dividends and other distributions can sit in cash before they are reinvested, creating cash drag. Securities lending can generate revenue that offsets some costs, depending on the fund’s policy, collateral rules and the securities available to lend. Read the prospectus and shareholder report for the fund’s actual arrangements rather than assuming every fund lends securities or keeps all lending revenue.

6. Use fund size as context, not a shortcut

Assets under management and trading activity can help you understand a fund’s operating context, but the reviewed investor-education sources establish no universal asset threshold at which a fund becomes safe, liquid, superior or unlikely to close. The largest fund is not automatically the best choice, and a smaller fund is not automatically defective.

Look at size alongside the facts that directly answer your decision:

  • Does the fund have the benchmark exposure you need?
  • Are its current costs competitive with genuinely comparable funds?
  • Has it delivered a stable, understandable relationship with its index?
  • Can you trade it at a reasonable spread and in your account?
  • Are its holdings, documents and operating policies clear?

Size can change quickly as prices and investor flows move. Treat the current asset figure as a dated due-diligence detail, not a permanent rating.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

7. Check availability, account costs and tax treatment

A fund that looks attractive on paper may not be available in your brokerage, workplace plan or retirement account. Confirm the ticker or share class, minimum investment, automatic-investment options and any platform restrictions. For ETFs, check the normal bid-ask spread and whether your account charges commissions or other transaction fees. For mutual funds, check purchase, redemption and exchange charges.

Tax results depend on your jurisdiction, account type, fund domicile, distributions and personal circumstances. Do not transfer U.S.-specific assumptions to another country. The SEC material is U.S. investor education; Vanguard Canada’s educational material uses Canadian ETF terminology, including “MER.” Use local tax guidance and the fund’s official documents for a decision in your jurisdiction.

How to calculate and interpret the two tracking measures

Measure What it asks Typical expression How to use it
Tracking difference How far ahead or behind was the fund? Fund return − benchmark return for a stated period Read the sign and magnitude, then identify the period and return convention.
Tracking error How consistently did the fund stay near the benchmark? Standard deviation of periodic return differences, often annualized Compare only when observations, annualization, benchmark and period are aligned.

For an ETF, distinguish these fund-versus-index measures from the ETF’s market-price premium or discount to net asset value (NAV). An ETF can trade above or below NAV because of supply, demand and market-making conditions. That market-price relationship is not the same statistic as the fund’s return relative to its benchmark. When reading a provider’s report, identify whether it is discussing NAV return, market-price return or index return.

What can cause a fund to diverge from its index?

  • Operating expenses: the expense ratio reduces the fund’s assets.
  • Trading friction: commissions, bid-ask spreads, market impact and price movement during a rebalance.
  • Sampling: a portfolio that holds a representative subset rather than every constituent.
  • Cash balances: dividends, subscriptions or redemptions may not be invested immediately.
  • Index timing: the index’s rules can assume instantaneous changes that a fund must implement over actual trading sessions.
  • Corporate actions and distributions: treatment of dividends, mergers, splits and other events can differ between the index calculation and the portfolio.
  • Securities lending: lending income can offset costs, but the amount varies and carries operational and counterparty arrangements described in fund documents.
  • Market accessibility: thinly traded or restricted securities may be costly or impossible to acquire at the index’s reference price.

These forces explain why a fund can lag by more than its expense ratio in one period or show a positive difference in another. Investigate the composition of the gap rather than assuming the fee is the only cause.

A document-by-document due-diligence process

  1. Start with the prospectus. Confirm the investment objective, benchmark name, principal strategies, risks, fee table, share class and any securities-lending or sampling language.
  2. Read the latest shareholder report. Review current holdings, portfolio turnover, expenses actually incurred, performance tables and management discussion.
  3. Inspect the official holdings file or portfolio page. Check concentration, country and sector exposure, cash and the date of the holdings.
  4. Record comparable performance data. For each candidate, note the same start and end dates, whether returns include distributions, and whether the benchmark is the fund’s stated index.
  5. Verify trading information. For an ETF, examine typical spread, volume and NAV-versus-market-price behavior; for a mutual fund, check dealing cutoffs and transaction charges.
  6. Confirm account and tax details. Check that the exact share class is available and identify any account-level costs or jurisdiction-specific tax consequences.

The SEC advises investors to read a fund’s prospectus and latest shareholder report and points them to the fund company and EDGAR for disclosures. Because fees, assets, holdings and performance histories change, use the current versions at the time you invest rather than relying on an old comparison.

Common mistakes and how to correct them

Choosing the cheapest unsuitable index

Problem: selecting the lowest-cost fund without checking what it owns.

Correction: establish the required asset class, geography, segment and weighting method first; compare fees only within that exposure.

Treating tracking difference and tracking error as synonyms

Problem: assuming a low tracking error means a small gap, or that a positive tracking difference means stable execution.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Correction: read the signed return gap and the variability of that gap as separate measures, with definitions and periods aligned.

Comparing mismatched return data

Problem: comparing a fund’s total return with a price index, or using different periods and currencies.

Correction: match dates, distributions, currency, benchmark version and return convention before drawing a conclusion.

Assuming the expense ratio explains every basis point

Problem: expecting the fund/index gap to equal the stated fee.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Correction: investigate trading, sampling, cash, rebalancing, lending and market-access effects in the documents and performance discussion.

  • Comfortable Non-Slip Grip:The ergonomic pen barrel has a soft rubberized coating for a comfortable, non-slip grip, so you won't get fatigued even after long hours of writing.

Using fund size as a safety certificate

Problem: buying the largest fund automatically or rejecting a smaller one without examining its operations.

Correction: record assets and trading information, then decide using exposure, costs, tracking behavior, liquidity and account fit. No universal size threshold establishes quality.

Confusing ETF market price with benchmark tracking

Problem: treating an ETF’s premium or discount to NAV as its tracking error.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Correction: separate market-price/NAV behavior from the fund’s NAV or total return relative to its index.

How to make the final choice

After completing the worksheet, eliminate any fund whose benchmark does not fit your objective or whose account and tax treatment are unsuitable. Among the remaining comparable funds, favor a transparent index, competitive ongoing and transaction costs, a reasonable historical tracking difference, and tracking-error data you can interpret consistently. Use replication method, lending policy, holdings and trading conditions to explain differences that the expense ratio alone cannot explain. Let size inform your due diligence, but do not let it decide the investment.

Recheck the prospectus, shareholder report, holdings and fee schedule before purchasing. Fund terms, assets and performance histories change, so a comparison is a dated decision record rather than a permanent ranking.
