First match the fund’s index and actual holdings to the exposure you need, then compare the complete cost of owning it, its trading mechanics, and the rules of the account that will hold it. A broad index fund with a slightly higher stated expense ratio can be a better fit than a cheaper fund that is concentrated, overlaps your other investments, or is unavailable in your plan.

What an index fund is—and what “low-cost” does not tell you
The U.S. Securities and Exchange Commission (SEC) defines an index fund as “a type of mutual fund or exchange-traded fund that seeks to track the returns of a market index.” The fund normally follows a stated benchmark rather than relying on a manager to select securities one by one. You can read the SEC’s foundational explanation in its Investor Bulletin: Index Funds.

A fund tracking a narrow technology, energy, regional, or other sector index may own many securities while still concentrating your risk. The index methodology determines what enters the portfolio, how much each holding counts, and how often the benchmark changes. Your first question should therefore be “What does this index own?” rather than “How low is the fee?”

Low cost means that the fund’s expenses consume less of the portfolio’s return, all else equal. It does not mean the investment is free. The SEC states in its July 23, 2025 fee bulletin that “Fees and expenses reduce the value of your fund’s investment returns.” Fund expenses are only one part of what you may pay.
Step 1: Identify the exposure before comparing prices
Read the benchmark name and methodology
Start with the fund prospectus and its most recent shareholder report. Record the exact benchmark name and learn how it is constructed. A market-capitalization-weighted index assigns larger weights to companies with larger market values. A fund using equal weighting, fundamental weighting, a factor screen, or another method can produce very different sector and company exposures even when both funds call themselves “index” funds.
The SEC’s Index Funds overview explains that the securities in the index determine the risks you take. An index fund generally has limited flexibility to move away from that benchmark. It can also trail the index because of expenses, trading costs, sampling, or implementation differences.
Inspect the actual holdings
Use the shareholder report or the fund provider’s holdings file to check:
- The number of securities and the size of the largest positions.
- Sector, industry, country, currency, and maturity concentrations where relevant.
- Whether the fund owns stocks, bonds, or a mixture, and what credit or interest-rate exposure a bond index creates.
- Whether the fund uses all of the index’s securities or a representative sample.
- How much the fund overlaps with investments you already own.
Owning hundreds of securities does not eliminate market, company, interest-rate, currency, or other risks. Two funds can also appear diversified separately while leaving you heavily exposed to the same companies or sectors when held together.
Distinguish broad-market funds from targeted funds
Classify the exposure in plain language before you compare fees:

| Exposure type | Questions to answer |
|---|---|
| Broad domestic equity | Does the benchmark cover large companies only, or also mid- and small-cap companies? How are companies weighted? |
| International or global equity | Which countries and developed or emerging markets are included? How is currency exposure handled? |
| Bond index | What maturities, credit qualities, issuers, and inflation characteristics are represented? |
| Sector or thematic index | How concentrated are the top holdings and industries, and what role would this play alongside your other funds? |
| Custom or rules-based index | What screening, rebalancing, or weighting rules can change the portfolio over time? |
Only compare fees after you have confirmed that the funds provide comparable exposure. A lower-cost sector fund is not a substitute for a broad-market fund simply because both are labeled index funds.
Step 2: Compare the complete cost of ownership
Start with the prospectus fee table
The standardized prospectus fee table reports annual operating expenses as a percentage of average net assets. It may also list shareholder charges such as sales loads, redemption fees, purchase fees, exchange fees, or account fees. Read the notes beneath the table: a temporary fee waiver or expense reimbursement can lower the displayed expense ratio for a period and may later expire or be recouped.
Do not treat the expense ratio as a complete invoice. The SEC’s Mutual Fund and ETF Fees and Expenses Investor Bulletin explains that costs can also arise from the account, the plan, transactions, or services around the fund. Depending on where you invest, check:
- Brokerage commissions or transaction charges.
- Account-opening, maintenance, or inactivity fees.
- Employer-plan administration, recordkeeping, or investment-management fees.
- Adviser, wrap, or managed-account fees.
- Bid-ask spreads and other trading costs for exchange-traded funds.
- Underlying fund expenses when a fund invests in other funds.
Some portfolio trading costs and securities-lending-related costs are not included in the expense ratio. A fund with a low operating-expense figure can therefore have a different total cost from another fund with the same headline number.
Use comparable figures
Compare funds that follow similar benchmarks and are available in the same type of account. Look at the current prospectus expense ratio, the fee-waiver terms, any shareholder charges, and the account’s own fees. If one fund is available only through a plan with a higher administrative charge, comparing its expense ratio with an otherwise identical fund in a low-fee IRA can produce a misleading conclusion.

| Cost area | What to inspect | Why it matters |
|---|---|---|
| Fund operating cost | Total annual operating expenses, expressed as a percentage of average net assets | These expenses are deducted from fund assets and reduce the return left for shareholders. |
| Temporary reductions | Waivers or reimbursements and their expiration or recoupment provisions | The current ratio may not be the long-term ratio. |
| Shareholder charges | Loads, redemption or purchase fees, exchange fees, and account fees in the prospectus | A one-time or account-level charge can matter even when the operating ratio is low. |
| Trading and platform costs | Commissions, bid-ask spreads, plan administration, recordkeeping, and adviser fees | These costs may sit outside the expense ratio. |
Understand why small percentages matter
The SEC’s fee illustration shows the effect under its stated assumptions: $10,000 grows to approximately $208,000 after 20 years with no annual fee, $198,000 with a 0.50% annual fee, and $179,000 with a 1.00% annual fee. These are the SEC’s illustrative outcomes, not a forecast of your return; the publication year was not shown on the result page. Step 3: Check how the fund is implemented and traded
Mutual funds
Mutual-fund shares generally transact at the next calculated net asset value (NAV) after your order is accepted. You do not choose an intraday exchange price. Check the fund’s minimum initial investment, minimum subsequent investment, automatic-investing rules, available share classes, and any purchase or redemption charges.
Exchange-traded funds
ETF shares trade on an exchange throughout the day. The market price can be above or below the fund’s NAV, and the price you receive depends on the order and market conditions. Examine the bid-ask spread, commission policy, minimum order requirements, dividend-reinvestment options, and whether your account supports fractional shares or recurring purchases.
Both structures can use a passive index strategy. The SEC’s Characteristics of Mutual Funds and ETFs bulletin describes these transaction differences and notes that, in a tax-advantaged account such as a 401(k) or IRA, there is no ETF-versus-mutual-fund tax difference solely because of the structure. That does not remove differences in fees, order execution, minimums, or the account’s rules.
| Feature | Mutual fund | ETF |
|---|---|---|
| Trading price | Generally the next calculated NAV | Exchange market price during the trading day; may differ from NAV |
| Order timing | Usually priced after the order is accepted at the next NAV | Can be placed during market hours with market or limit instructions |
| Items to verify | Minimums, share class, automatic investing, purchase or redemption fees | Bid-ask spread, commissions, fractional-share and recurring-investment support |
Look beyond the label at tracking
A fund may hold every security in its benchmark (full replication) or a representative sample. Sampling can be practical when an index contains many or less-liquid securities, but it can contribute to a tracking difference. Compare the fund’s reported performance with the benchmark after expenses over several periods, while recognizing that past tracking does not guarantee future results.
Step 4: Choose the account before you choose the ticker
The same index fund can have a different practical cost and tax result depending on where it is held. The account’s eligibility, contribution and withdrawal rules, available investment menu, and administrative fees all matter. The IRS rules below are general descriptions; limits and eligibility can change by tax year and depend on your circumstances.
Employer 401(k)
An employer 401(k) can permit salary deferrals and may provide an employer matching contribution. The plan—not an individual fund listing—sets the investment menu, administrative charges, recordkeeping arrangements, and access rules. The IRS’s 401(k) plan overview explains the basic plan structure.

When comparing index options in a 401(k), check:
- Whether the plan offers a broad-market, international, bond, or other index option that matches the exposure you need.
- The fund’s prospectus expense ratio and any separate plan-level fee.
- Whether the employer match has a vesting schedule or other conditions.
- Salary-deferral percentages, payroll timing, investment-change rules, and withdrawal restrictions in the plan documents.
If a match is available, understand the plan’s matching formula and eligibility before deciding how to divide contributions. Do not assume that the lowest fund expense ratio is the lowest total-cost choice if plan administration fees apply to every participant.

Traditional IRA contributions may be deductible in whole or in part depending on income, filing status, workplace-plan coverage, and other circumstances. Amounts generally are taxed when distributed, and early or otherwise nonqualified distributions can have additional consequences. Contribution limits, deduction rules, required distributions, and exceptions are tax-year-specific.
Roth IRA
Roth IRA contributions are not deductible. Qualified distributions are generally tax-free when applicable requirements are met, while contribution eligibility, annual limits, ordering rules, and early-distribution treatment still matter. The IRS’s IRA-based plans guidance is the appropriate starting point for current rules.
Neither IRA type is universally best. Compare your eligibility and tax circumstances, the provider’s account and transaction fees, available index funds, minimums, and the tax treatment you expect to apply. Use current IRS materials and, when needed, a qualified tax professional for a personal determination.
Match the fund menu to the account
Before opening or transferring an account, obtain the exact fee schedule and investment menu. A fund with an attractive expense ratio may not be purchasable in your employer plan, while an IRA provider may offer a wider selection but charge different account or trading fees. Keep the account’s restrictions and the fund’s minimums in the same comparison rather than evaluating either in isolation.

Common mistakes and how to correct them
Mistake: treating “index” as a diversification guarantee
Correction: read the benchmark methodology and holdings. A narrow index can be concentrated even when it contains many securities.
Mistake: choosing the lowest expense ratio without checking exposure
Correction: compare only funds that perform the same portfolio job. Then include waivers, shareholder charges, plan fees, and trading costs.
Mistake: assuming the expense ratio is the total cost
Correction: inspect the prospectus fee table and the account’s fee schedule. Ask specifically about commissions, spreads, administration, recordkeeping, adviser fees, and costs not included in the ratio.

Mistake: assuming an ETF always trades at NAV
Correction: ETFs trade at market prices that can be above or below NAV. Review spreads and order execution before placing a trade.
Mistake: ignoring sampling and tracking difference
Correction: determine whether the fund holds every index security or a representative sample and compare its reported results with the benchmark after expenses.
Mistake: picking an IRA type by headline tax language
Correction: check current IRS eligibility, deduction, contribution, distribution, and early-withdrawal rules for your tax year and circumstances. Compare the actual provider fees and fund menu.
Mistake: overlooking an employer match or plan fee
Correction: read the plan’s matching formula, vesting terms, administrative fees, and investment menu before moving money elsewhere or rejecting a plan option.
When a low-cost index fund is not the right comparison
“Cheapest” is not a complete decision rule when the funds have different benchmarks, risk exposures, account availability, or trading costs. A bond index fund and a broad stock index fund cannot be ranked by expense ratio alone because they serve different purposes. Likewise, a fund that costs slightly more but is the only suitable option in a low-fee employer plan may be more practical than a cheaper alternative that requires a different account with higher charges.
The decision is strongest when the exposure is intentional, the total cost is understood, the implementation tracks the benchmark reasonably closely, and the account rules fit your eligibility and goals. Revisit the documents when the fund changes its benchmark, fees, holdings, share class, or waiver terms, or when your employer plan or tax circumstances change.
