How to Choose a Debt Mutual Fund Based on Duration and Interest-Rate Risk

Choose a debt mutual fund by matching its current Macaulay-duration exposure to the dates you will need your money, then assess credit and liquidity risk separately. Longer duration generally means larger NAV fluctuations when interest rates change: rising rates usually hurt longer-duration portfolios more, while falling rates usually help them more, all else equal. SEBI’s March 20, 2026 framework supplies category bands and a Potential Risk Class (PRC), but neither is a promise of safety or returns. Use dated portfolio disclosures, not a category name or past return alone.

What duration tells you about a debt fund

Macaulay duration estimates the weighted-average time at which a bond portfolio’s cash flows are received. In portfolio risk analysis, it is also the regulatory measure used to describe interest-rate exposure. A longer duration means the portfolio’s prices generally react more to changes in market yields. SEBI states that “A longer portfolio duration is associated with greater price fluctuations.”

When market interest rates rise, existing bonds with lower coupons become less attractive, so their market prices generally fall. A longer-duration portfolio normally experiences a larger price effect than a shorter-duration portfolio. When rates fall, the direction usually reverses and longer-duration holdings generally benefit more. These are relationships, not forecasts of a particular fund’s return.

Credit-spread movements, issuer problems, defaults, portfolio turnover, liquidity conditions and the exact securities held can dominate the duration effect at times. Macaulay duration therefore is not a complete safety score, and it is not an exact prediction of how much a fund’s NAV will move. The available regulatory material does not provide a current modified-duration estimate or a scheme-specific basis-point sensitivity for every fund, so do not treat a simple duration number as a guaranteed NAV formula.

Start with the date you need the money

Write down the earliest realistic date on which you might need the investment and the date by which the full amount must be available. Include tuition payments, a house down payment, a tax liability, an emergency reserve and any other non-negotiable cash need. A fund whose value can fluctuate materially just before that date may be a poor match even if its long-term return history looks attractive.

Match the investment horizon to the risk you can bear

  • Money needed soon: A shorter-duration or maturity-limited category usually creates less interest-rate sensitivity than a longer-duration category, but it can still have credit and liquidity risk.
  • Money needed on a known medium-term date: Compare the date with the fund’s current duration and the possibility that rates could rise before you sell. A category label is only a starting point.
  • Long-term money with flexibility: You may be able to tolerate more duration-related NAV movement, provided you can hold through volatility and accept that credit events can still cause losses.
  • Uncertain timing: Prefer a portfolio whose current risk you can tolerate even if the withdrawal happens earlier than planned. Do not assume a dynamic strategy will remain at today’s duration.

Horizon matching does not mean that a fund will mature on your withdrawal date. Mutual fund units are marked to market, and their value on the day you redeem depends on current prices, yields, credit spreads and liquidity.

SEBI’s current debt-fund duration categories

SEBI’s Master Circular for Mutual Funds dated March 20, 2026 defines the following categories. The bands describe portfolio Macaulay duration unless a maturity limit is specified. Older articles may use the legacy term “low duration”; the current label for the six-to-12-month band is “ultra-short to short-term.”

Category SEBI duration or maturity rule What to check before investing
Liquid fund Debt and money-market securities with maturity up to 91 calendar days Whether the underlying instruments, issuer mix and liquidity suit your cash need; the maturity limit does not remove credit risk.
Ultra-short duration fund Macaulay duration between 3 and 6 months Current duration, credit quality and the date of the latest portfolio disclosure.
Ultra-short to short-term fund Macaulay duration between 6 and 12 months Do not substitute an older “low duration” description; verify the current category and holdings.
Money-market fund Money-market instruments with maturity up to 1 year Instrument types, issuer concentration, ratings and liquidity, not just the one-year maturity ceiling.
Short-term fund Macaulay duration between 1 and 3 years Whether you can tolerate more rate-driven NAV movement than in sub-one-year categories.
Medium-term fund Macaulay duration between 3 and 4 years Exposure to a multi-year rate cycle and the portfolio’s separate credit-risk classification.
Medium-to-long-term fund Macaulay duration between 4 and 7 years The possibility of substantial price movement if yields rise, plus issuer and liquidity risks.
Long-term fund Macaulay duration greater than 7 years Whether your horizon and risk capacity allow pronounced interest-rate sensitivity.
Dynamic term fund Invests across duration; the positioning can change The latest disclosed duration and the manager’s current positioning. The name does not reveal today’s exposure.

These are regulatory classifications, not performance rankings. A fund can sit anywhere within its permitted band, and its duration can change as securities mature, are bought or sold, or move in price. Compare funds using disclosures from the same or closely matched dates.

Read the Potential Risk Class as two separate dimensions

SEBI’s Potential Risk Class (PRC) combines an interest-rate-risk axis and a credit-risk axis. For the interest-rate side, the March 2026 framework uses maximum weighted-average Macaulay-duration thresholds of 1 year, 3 years or any duration. The credit side sets a separate maximum credit-risk level. The cell tells you the highest risk the scheme is permitted to take; it does not say the fund is currently operating at that maximum, guarantee a return or measure every source of risk.

PRC interest-rate axis Meaning for your review
Maximum weighted-average Macaulay duration of 1 year The scheme’s permitted interest-rate exposure is capped at that threshold, subject to the framework and disclosures. Check the actual current duration.
Maximum weighted-average Macaulay duration of 3 years The scheme may take more duration than the one-year class. The current portfolio can still be well below the maximum.
Any duration The framework does not impose a duration ceiling through this PRC axis. Current holdings and the strategy must be examined closely.

Read the credit-risk cell at the same time. A short-duration fund can hold lower-rated issuers, and a long-duration fund can hold high-quality issuers; duration and credit quality answer different questions. Record the PRC cell and current portfolio date in your comparison notes so you do not confuse a permitted maximum with an actual exposure.

A step-by-step process for choosing between funds

  1. Set the cash-use date. Note the earliest possible withdrawal, the required amount and whether you can postpone the withdrawal if markets are unfavorable. Keep money for emergencies and near-term obligations outside a strategy that could experience material NAV volatility.
  2. Choose a duration range to investigate. Use the SEBI category bands as a screening tool. A category that is longer than your practical horizon deserves a specific reason, not an assumption that rates will fall.
  3. Open the latest factsheet and portfolio disclosure. Record the disclosure date, category, Macaulay duration, portfolio maturity profile, issuer names, ratings, concentration and any stated strategy constraints. A stale disclosure cannot establish current exposure.
  4. Compare actual duration, not just the label. Two short-term funds can have different positions within the one-to-three-year band. Two dynamic funds can have very different current duration. Put the figures side by side only when the reporting dates are comparable.
  5. Run a rate-direction check. Ask whether you could tolerate a decline in NAV if market yields rose before your withdrawal. Also ask whether you would remain invested during a period in which falling rates might help longer-duration holdings. This is a risk-capacity test, not a prediction about the next policy move.
  6. Inspect the credit side. Review ratings, issuer concentration, exposure to lower-rated or unrated securities, and the PRC credit-risk classification. Understand what happens if an issuer is downgraded, delays payment or defaults.
  7. Inspect liquidity. Check whether the portfolio contains instruments that might be difficult to sell in stressed markets. A security can become illiquid; selling it may require accepting a lower value, which can reduce the fund’s NAV.
  8. Identify whether the strategy is fixed or dynamic. A duration-targeted category gives a regulatory range, while a dynamic term fund can move across duration. For a dynamic fund, review several dated disclosures to see how exposure has changed rather than inferring it from the name.
  9. Compare like with like. Use the same disclosure month, the same category definitions and the same risk measures. Do not compare a current duration with an old PRC or portfolio snapshot and draw a precise conclusion.
  10. Document your decision rule. Write down the maximum duration and credit risk you are willing to accept, the minimum holding period and the conditions that would trigger a review. This reduces the temptation to chase a recent return.

How interest-rate scenarios affect the decision

If rates rise

Bond prices generally fall when market yields rise. The effect is usually larger for a portfolio with longer duration, so its NAV may fluctuate more in the short run. A fund with shorter duration generally has less rate sensitivity, but its reinvestment income may reset sooner and its issuers can still face credit or liquidity problems.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

If rates fall

Falling yields generally support bond prices, with a larger potential price benefit for longer-duration portfolios. That benefit is not guaranteed: widening credit spreads, a downgrade, a default or an inability to sell a security can offset or overwhelm the rate effect.

If rates move unevenly

Market yields do not move in one uniform way. Different maturities can change by different amounts, and credit spreads can move independently of government yields. A single duration figure summarizes one important exposure but cannot describe every curve, spread or liquidity outcome.

Credit and liquidity risks that duration does not capture

AMFI’s investor-education material identifies issuer payment or default risk, changes in perceived creditworthiness, interest-rate sensitivity and market liquidity as separate sources of debt-security risk. A shorter-duration portfolio is therefore not automatically safer in every circumstance.

Issuer and default risk

If an issuer misses interest or principal, the fund may have to value the security lower, and recovery can be uncertain. Review issuer concentration and ratings rather than relying on the category name. A high rating is an assessment, not a guarantee that no loss can occur.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Credit-spread risk

Even without a default, investors may demand a higher yield from an issuer they view as riskier. The resulting price decline can reduce NAV. This movement may occur while benchmark interest rates are stable or falling.

Liquidity risk

In a stressed market, a fund may not be able to sell a security quickly at its previous valuation. The need to meet redemptions can make the timing and price of a sale important. Examine the portfolio’s instrument types, concentration and disclosure notes, and do not assume that a daily redemption facility guarantees an unchanged exit price.

Common selection mistakes and the correction

  • Choosing by category name alone: Read the current Macaulay duration and portfolio. The name defines a regulatory band, not the exact exposure today.
  • Treating PRC as a safety grade: PRC states permitted maximum interest-rate and credit-risk dimensions. It is not a return forecast or a complete risk score.
  • Using past returns to predict the next rate cycle: A period of falling yields may have favored longer duration. That result does not establish what will happen after you invest.
  • Calling every short-duration fund “safe”: Credit events and illiquidity can affect short portfolios. Check issuers, ratings and liquidity separately.
  • Ignoring the withdrawal date: Selling after an adverse rate move can lock in a loss. Match the risk to the date, not to an abstract average holding period.
  • Comparing undated documents: Duration, holdings and risk positioning change. Record the date on every factsheet and portfolio report.
  • Assuming a dynamic fund is permanently conservative: Its exposure can change across duration. Review current and recent disclosures.
  • Using Macaulay duration as an exact NAV calculator: It is a sensitivity measure, not a complete prediction. Avoid unsupported basis-point calculations for a specific fund.

How to monitor a fund after investing

Review the fund’s periodic factsheet and portfolio disclosure, noting the publication date. Recheck Macaulay duration, the PRC cell, credit ratings, issuer concentration and any material change in liquidity or strategy. Compare each update with your original horizon: if the money is now needed sooner, a previously acceptable duration may no longer fit.

Set a review trigger for a major change in your cash date, a material increase in duration, a deterioration in credit quality, a change in the fund’s strategy or a market condition that would make you unable to tolerate the stated risk. A review is not the same as an automatic sale; it is a prompt to reassess suitability against your own requirement.

A practical comparison worksheet

For each candidate, fill in these fields from documents carrying comparable dates:

Field Question to answer
Cash horizon When is the earliest and latest date the money may be required?
SEBI category Which current duration or maturity definition applies?
Macaulay duration What is the latest disclosed value, and where does it sit within the category band?
Interest-rate PRC class Is the maximum one year, three years or any duration?
Credit PRC class What maximum credit-risk dimension is permitted?
Portfolio quality Which issuers and ratings dominate, and are there lower-rated or unrated holdings?
Liquidity Could the securities be difficult to sell during stress?
Strategy behavior Is duration targeted or able to move materially?
Decision fit Could you hold through an adverse rate or credit event without needing the money?

The decision in one sentence

Select the shortest-duration, credit and liquidity profile that still serves your objective and that you can hold through plausible rate movements; consider a longer or dynamic exposure only when your horizon and risk capacity clearly support it. Recheck the dated disclosures before investing because a fund’s actual positioning can change.
