How to Check Whether an ETF Tax Strategy Is an IRS-Listed Abusive Transaction

Short answer: An ETF strategy is an IRS-listed transaction only when the IRS has identified that transaction—or one that is the same as or substantially similar—in a notice, regulation, revenue ruling, or other published guidance. A strategy discussed in Notice 2026-62 is not automatically listed merely because it appears in that notice. To evaluate an arrangement, document every step, find the controlling IRS guidance, compare the arrangement’s material facts and claimed tax results, and ask a qualified tax attorney or CPA whether Form 8886 reporting is required.

What “IRS-listed transaction” means

The IRS definition is precise: “A listed transaction is a transaction that is the same as or substantially similar to one of the types of transactions that the Internal Revenue Service (IRS) has determined to be a tax avoidance transaction and identified by notice, regulation, or other form of published guidance as a listed transaction.”

As an Amazon Associate I earn from qualifying purchases.

That definition has two parts. First, the government must have identified a transaction as a tax-avoidance transaction in published guidance. Second, your arrangement must be the identified transaction or be “the same as or substantially similar” to it. A fund’s marketing label, the use of the word “tax-aware,” or an adviser’s statement that a strategy is aggressive does not by itself establish listed status.

Announcement 2022-28 said the IRS had identified more than 30 listed transactions since 2000 through notices or other subregulatory guidance. The list changes over time, so the page and source document you consult should be saved with the date you accessed them.

Why ETF arrangements are receiving attention in 2026

On September 28, 2026, IRS GuideWire announced Notice 2026-62. The notice describes novel investment-fund strategies that Treasury and the IRS believe may produce tax results inconsistent with federal tax rules and requests comments and information. It focuses on atypical uses of ETF rules, including section 852(b)(6), section 351 conversion transactions, and “tax-aware” fund strategies.

The notice says Treasury and the IRS may issue regulations, notices, revenue rulings, or other guidance, and may challenge an arrangement on examination under existing law. It also states that any future guidance is intended to target specific abusive transactions, minimize compliance burdens, and respect market expectations for conventional, long-established planning consistent with congressional intent.

Notice 2026-62 is therefore a warning and policy-development document, not an automatic designation of every ETF strategy it discusses. Treat an arrangement as listed only if the current IRS list and the controlling published guidance establish that result. If later guidance designates a transaction, the timing and disclosure consequences can extend to earlier participation, so monitoring subsequent IRS publications matters.

Step 1: Describe the ETF arrangement without the marketing shorthand

Start with a factual inventory. “Tax-managed ETF” or “tax-efficient conversion” is too vague for a listed-transaction analysis. Record the legal and economic details that could affect the tax result.

  • The ETF or fund’s legal name, sponsor, series, and account or entity in which you invested.
  • The assets contributed, including securities, cash, partnership interests, or other appreciated property, with fair-market value and tax basis.
  • Every creation and redemption step, including whether an authorized participant or another counterparty was involved and what property changed hands.
  • Any elections, entity classifications, contribution agreements, side letters, derivatives, loans, or related-party arrangements.
  • The dates of contributions, exchanges, creations, redemptions, distributions, sales, and tax-return positions.
  • The tax result promised or expected: for example, avoiding current gain, changing the character of income, increasing basis, deferring recognition, or excluding an amount from income.
  • The roles of the investor, fund sponsor, adviser, trustee, authorized participant, broker, lender, and other counterparties.

Preserve the offering memorandum, prospectus supplements, tax opinion, account statements, trade confirmations, contribution and redemption records, correspondence, and any presentation that explains the tax benefit. The exact sequence can matter as much as the individual transactions.

Step 2: Find the IRS listing and its source document

Use the IRS abusive-tax-shelter and listed-transaction pages as an index, then open the underlying notice, regulation, revenue ruling, or other published guidance. A list entry by itself is not enough. The source document contains the facts, tax theory, effective dates, definitions, and similarity language needed for a comparison.

  1. Search the current IRS list for the transaction type, code section, promoter description, or tax result—not just the ETF’s brand or fund name.
  2. Open every cited source document and note its publication date, effective date, amendments, and any superseding guidance.
  3. Copy the relevant fact pattern into your working file, including the steps, parties, assets, elections, and claimed tax treatment.
  4. Check whether the document identifies a listed transaction, a transaction of interest, a notice of proposed treatment, or only a general warning.
  5. Record the version of the IRS page and documents reviewed, with the access date. Recheck for later guidance before filing a return.

A strategy that is absent from the list is not automatically safe. It may still be challenged under existing law, and it may be substantially similar to a listed transaction under a description that uses different terminology.

Step 3: Reconstruct the transaction as the IRS would see it

Form 8886 treats a transaction as all factual elements relevant to the expected tax treatment, including a series of steps. Analyze the arrangement as a connected sequence rather than isolating the ETF trade that produced the tax result.

Economic purpose and exposure

Identify what the investor actually sought: long-term market exposure, liquidity, diversification, an asset transfer, or primarily a tax result. Compare the economic risk and expected return with the tax savings. A conventional ETF generally gives investors an undivided interest in a portfolio and uses creation and redemption processes to manage shares and cash. A more complicated arrangement may use contributions of appreciated property, specially timed redemptions, or coordinated counterparties to obtain a result beyond ordinary fund operation.

Property, basis, and gain

For every asset entering or leaving the structure, record fair-market value, tax basis, holding period, and character of any built-in gain or loss. Determine whether appreciated property is distributed in kind, sold, exchanged, or retained. Ask whether the steps are intended to prevent income or gain from being included, change its character, or shift basis among participants.

Timing and elections

Build a dated timeline. A contribution followed immediately by a creation, redemption, distribution, or sale may be evaluated differently from ordinary portfolio activity conducted over time. Include section 351 elections or representations, section 852(b)(6) positions, partnership or corporation classifications, and any tax elections made by the fund or investor.

Comparison point Ordinary ETF activity Arrangement requiring closer review
Primary purpose Investment exposure, diversification, liquidity, or portfolio management Tax reduction is a significant purpose or dominates the economic rationale
Creation and redemption Routine exchange of securities or cash to issue or redeem shares Precisely timed or specially arranged steps involving appreciated property or selected participants
Code sections cited General fund tax rules applied in their ordinary context Section 852(b)(6), section 351, or another provision used to obtain an atypical exclusion, deferral, or basis result
Income or gain Tax consequences follow the portfolio’s operations and investor transactions Income or gain that would ordinarily be expected is materially avoided, deferred, or recharacterized
Participants Fund, investors, custodians, brokers, and authorized participants performing standard roles Additional counterparties, related parties, lenders, or intermediaries whose roles are essential to the tax result
Documentation Prospectus, account statements, and ordinary trade records Tax opinions, bespoke agreements, contribution records, step plans, and detailed disclosure analysis

The table is a screening tool, not a legal conclusion. Similarity turns on the complete facts and claimed tax treatment in the applicable guidance.

Step 4: Apply the “same as or substantially similar” test

Do not stop because the fund name, sponsor, security basket, or paperwork differs from the transaction in an IRS notice. Compare substance. Material similarities can include the parties’ roles, the assets contributed, the sequence and timing of steps, elections, distributions, basis consequences, and the amount and character of income or gain avoided.

Prepare a side-by-side matrix with one column for the IRS fact pattern and one for your arrangement. For each element, mark “same,” “different,” or “uncertain,” then explain why the difference matters. A different asset may not matter if it produces the same tax result through the same steps. Conversely, a similar ETF structure may not be substantially similar if its economic purpose, timing, and tax consequences are materially different.

Pay particular attention to the result the IRS considered abusive. If the published guidance focuses on avoiding recognition of built-in gain through a specified distribution sequence, an arrangement that changes the fund name but preserves that sequence and result deserves professional analysis. If the notice instead describes a narrow fact pattern, do not broaden it to every fund that uses the same code section.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Step 5: Separate a warning, proposal, and final listing

Classify the document before drawing conclusions:

  • Final listed-transaction guidance: A notice, regulation, revenue ruling, or other published guidance identifies the transaction as listed and describes the relevant facts.
  • Transaction-of-interest or proposed guidance: The IRS requires disclosure or seeks information under the document’s terms, but the status and effective dates differ from a final listed designation.
  • Warning or request for comments: The document flags concerns, describes possible future action, or asks for information without automatically listing every arrangement discussed.

Notice 2026-62 belongs in the third category based on its description of novel investment-fund strategies and its request for comments. It says future action could include a transaction-of-interest or listed-transaction designation. Calling every strategy mentioned in the notice “IRS-listed” overstates the document and can mislead investors.

That distinction does not make the strategy lawful. Treasury and the IRS say an arrangement may be challenged under existing law, and an adviser’s opinion cannot prevent an examination. The accurate description is “potentially abusive,” “under IRS and Treasury consideration,” or “listed only if later designated by published guidance,” depending on the facts and the document’s actual status.

Step 6: Use IRS warning signs as a screening test

The IRS FAQ identifies indicators of an abusive tax-avoidance transaction. They are not a substitute for the formal listing test, but they help prioritize review:

  • Tax savings are disproportionately greater than the investment at risk.
  • The arrangement is expected to generate little or no income or capital appreciation apart from the tax benefit.
  • Tax avoidance is a significant purpose rather than an incidental result of investing.
  • A material adviser markets the arrangement by emphasizing the amount of tax reduction.

One indicator is not conclusive. A diversified ETF can be tax-efficient for ordinary reasons, and a large tax benefit can arise from a legitimate loss or basis rule. The concern increases when several indicators combine with unusual contribution, creation, redemption, or distribution steps.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Step 7: Determine whether Form 8886 is required

The Form 8886 instructions state that a listed transaction is one identified by notice, regulation, or other published guidance. Participation can include filing a return that reflects the described tax consequences, knowing or having reason to know that the benefits derive from those consequences, or belonging to a class treated as participants.

When a separate form is generally expected

The instructions generally require a separate Form 8886 for each reportable transaction. Do not assume that one form covers every fund, account, year, or substantially similar arrangement. A professional should determine whether multiple transactions are treated as one arrangement or separate reportable transactions.

What to identify on the form

Identify the guidance that listed the transaction and describe your participation and tax consequences as the instructions require. Use the exact notice, regulation, or other published guidance rather than citing a marketing presentation or a later commentary article.

Later listing and timing

A transaction can be designated after a taxpayer has entered it. The Form 8886 instructions contain timing rules for subsequently listed transactions and later returns. Because the applicable filing year and effective date depend on the guidance, have a tax professional review prior and current returns promptly when a strategy is later designated.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Reporting is not an admission that the tax benefit fails

Disclosure and substantive tax treatment are separate questions. Filing Form 8886 does not itself concede that the tax benefit must be disallowed. Conversely, a disclosure does not cure an incorrect position. Failure to disclose can trigger penalties and other consequences, so obtain advice before deciding whether to file, amend, or attach a protective disclosure.

Independent reader supportYour contribution helps us test, update, and keep practical guides available for everyone.Support on Ko-Fi

Step 8: Preserve an evidence file

Create one file for each ETF arrangement and keep it with the tax workpapers:

  • Prospectuses, supplements, offering materials, and investor agreements in force when you participated.
  • Written tax opinions, memoranda, emails, presentations, and disclosures explaining the expected result.
  • Trade confirmations, account statements, contribution and redemption records, and custodian reports.
  • Asset basis schedules, fair-market-value calculations, holding periods, and distribution records.
  • Names and roles of sponsors, advisers, authorized participants, counterparties, lenders, and related entities.
  • The IRS list entry and exact source guidance reviewed, including publication or revision dates and your access date.
  • A dated timeline showing each step and the tax-return position taken.

Keep the file even if you did not receive a Form 8886 request. It allows your adviser to test substantial similarity and respond consistently if the IRS later publishes guidance or asks questions.

How to compare an ETF strategy with a conventional or tax-aware fund

Use the following seven-axis review when deciding whether an arrangement resembles an IRS-described pattern:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  1. Purpose and exposure: Is the investment objective ordinary market exposure, or is tax reduction a central design feature?
  2. Creation and redemption mechanics: Are securities exchanged in routine portfolio operations, or are appreciated assets distributed through specially timed steps?
  3. Section 351 reliance: Does a contribution or conversion claim nonrecognition, and do the documents match the statutory requirements and published guidance?
  4. Section 852(b)(6) reliance: Is the fund using the in-kind distribution rule in an ordinary manner, or is the rule being used to avoid income or gain that the tax code would otherwise contemplate?
  5. Timing, character, and amount: What income or gain is avoided, when would it otherwise arise, and is its character changed?
  6. Roles and counterparties: Who must act for the tax result to occur, and are any relationships nonstandard or related?
  7. Disclosure and records: Can you explain the arrangement and identify the controlling guidance well enough to complete Form 8886 if required?

The more a strategy departs from ordinary fund operation on several axes, the more valuable a written, transaction-specific analysis becomes.

Examples of conclusions you should and should not draw

A conventional in-kind redemption

An ETF that routinely redeems shares in kind as part of portfolio management is not automatically abusive or listed. You still need to check whether the particular steps and tax result match published guidance, but the ordinary use of an ETF mechanism is not enough.

A tax-aware strategy described in Notice 2026-62

Its appearance in the notice means Treasury and the IRS are examining the structure and may issue future guidance. It does not, by itself, prove that the strategy is currently listed, illegal, or entitled to the advertised tax result.

A section 351 conversion with appreciated property

The label “section 351 conversion” does not decide the issue. Review the property, transferors, control, timing, elections, continuing ownership, and claimed nonrecognition, then compare those facts with any IRS-described transaction. A different fund wrapper does not eliminate substantial similarity.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

When to obtain professional advice

Ask a tax attorney or CPA for a written review before filing when the arrangement involves appreciated property, a promised exclusion or deferral, coordinated creation and redemption steps, a tax opinion supplied by a promoter, or a close match to an IRS fact pattern. Give the adviser the complete evidence file, not only the prospectus summary.

Useful questions include:

  • Which IRS notice, regulation, revenue ruling, or other published guidance controls the analysis?
  • Is the arrangement listed, a transaction of interest, merely described as potentially abusive, or not covered by the current guidance?
  • Which facts are materially different from the IRS fact pattern, and why do those differences matter?
  • Does participation or the tax return position require Form 8886, and is a separate form needed for another account or year?
  • Could a later designation affect an earlier return under the applicable timing rules?
  • What amendments, protective disclosures, or record-retention steps are prudent?

Common mistakes to avoid

  • Calling a strategy IRS-listed solely because it appears in Notice 2026-62.
  • Relying on a fund name, “tax-aware” label, or sales presentation instead of reconstructing the legal steps.
  • Comparing only the code section cited and ignoring assets, parties, timing, distributions, basis, and tax results.
  • Assuming that an absent list entry proves the arrangement is acceptable.
  • Filing one Form 8886 for several arrangements without checking the instructions and facts.
  • Discarding trade records or the tax opinion after the return is filed.
  • Treating disclosure as proof that the tax benefit is valid, or treating disclosure as an admission that it is invalid.

A practical decision path

  1. Write the complete transaction timeline and inventory the assets, basis, parties, elections, and promised tax result.
  2. Search the current IRS abusive-transaction list and open each cited source document.
  3. Classify the document as final listing guidance, transaction-of-interest guidance, proposed guidance, or a warning.
  4. Build a side-by-side comparison of every material fact and tax consequence.
  5. Apply the same-as-or-substantially-similar test to the entire series of steps.
  6. Screen for disproportionate tax savings, little economic return, a significant tax-avoidance purpose, and promoter emphasis on tax reduction.
  7. Have a qualified tax attorney or CPA determine filing, amendment, and documentation obligations, including Form 8886.
  8. Save the evidence file and monitor later IRS publications for changes in status or timing.

Frequently Asked Questions

Does a different ETF sponsor keep an arrangement outside a listed transaction?

No. Sponsor or fund-name differences do not resolve the inquiry if the assets, steps, parties, timing, and claimed tax result are materially alike. The substantially-similar analysis is fact specific.

If I file Form 8886, am I admitting that my tax position is wrong?

No. Disclosure is a reporting obligation separate from whether the underlying tax treatment is sustained. The form does not validate an incorrect position or concede that the benefit must be disallowed.

Can an ETF strategy be challenged even when it is not on the IRS list?

Yes. Treasury and the IRS may challenge a transaction under existing tax law, and absence from the list is not a determination that the arrangement is valid.

What should I do if a strategy I used is later designated?

Save the designation and effective-date language, then have a tax professional review each affected return under the Form 8886 timing rules. Do not assume that a prior filing or a promoter’s opinion resolves the new obligation.

Is ordinary in-kind ETF redemption itself an abusive transaction?

Not automatically. Ordinary fund operations must be distinguished from specially structured steps designed to obtain an atypical exclusion, deferral, basis, or character result. The complete facts control.
