How to Check a Bond’s Bid-Ask Spread and Liquidity Before Buying

By TheFinanceBase Team 11 min read

Before buying a bond, identify the exact CUSIP, obtain an executable bid and ask for your intended face amount, calculate the spread in both price points and basis points, and compare the quote with recent TRACE trades. Then check trading frequency, volume, quote depth, likely price impact and the bond’s terms. A narrow spread helps, but it does not by itself prove that you can sell quickly or at a fair price.

There is no official universal “good spread” percentage. The useful comparison is with similar bonds, the same order size and current market conditions. Treat liquidity as a combination of signals rather than a pass-or-fail number.

What a bond’s bid-ask spread tells you

The bid is the price a dealer is offering to pay for your bond. The ask (or offer) is the price at which the dealer is willing to sell it to you. The bid-ask spread is the ask minus the bid. It is an immediate trading cost: you generally buy at the higher ask and, if you sell soon afterward, receive the lower bid.

spread = ask price − bid price

To compare bonds with different price levels, convert the spread to basis points (one basis point is 0.01 percentage point):

spread in basis points = (spread ÷ midpoint price) × 10,000

The midpoint is:

midpoint = (bid price + ask price) ÷ 2

A spread is not the same as your total cost. Add any stated commission, markup or markdown, and remember that the market can move between purchase and sale. The quoted spread is still the clearest first estimate of the cost of crossing the market.

Worked spread calculation

Item Illustrative quote
Bid 98.20
Ask 98.70
Price spread 0.50 points
Midpoint 98.45
Spread in basis points About 50.8 bps (0.50 ÷ 98.45 × 10,000)
Round-trip difference on $25,000 face value $125 before commissions, markups and market movement

The dollar illustration assumes the quote is a percentage of par and that the entire $25,000 order can be bought at the ask and sold at the bid. Real quotes may be available only for part of your order, and prices can change before execution.

Step-by-step: check liquidity before placing the order

  1. Identify the exact security

Record the CUSIP, maturity date and coupon. Two bonds from the same issuer can have very different liquidity because they mature at different times, have different call features or sit at different levels of seniority. Use the exact CUSIP in every quote and trade-history check.

  2. Request an executable quote for your actual size

Ask your broker for a bid and ask on the same CUSIP and for the face amount you intend to trade. “Indicative” or reference prices are not commitments to trade. Record the quote time, bid, ask, yield, displayed size on each side, and every commission, markup or markdown the broker discloses. A quote for $5,000 is not evidence that $100,000 can be executed at the same price.

  3. Calculate the spread and midpoint

Subtract the bid from the ask, calculate the midpoint, and convert the result to basis points. Keep the quote time and order size beside the calculation. A spread that looks small in price points can be large in basis points for a low-priced bond, while the same price-point spread can represent fewer basis points for a high-priced bond.

  4. Check recent TRACE records

Search the CUSIP in FINRA’s TRACE system for recent executions. TRACE disseminates execution time, price, yield and sales volume for eligible over-the-counter fixed-income trades. FINRA describes a 15-minute reporting requirement for eligible corporate and agency bond transactions, and says more than 80 percent of those transactions are generally available within five minutes. Compare trades near the time of your quote, not an old transaction from a different market.

  5. Adjust the comparison for size and timing

Match your intended face amount as closely as possible to the TRACE trade size. A dealer may quote a different price for a small retail-sized order than for a large block. Also note whether the market was moving between the reported execution and your quote. A trade from a quiet morning may not be a fair benchmark during a volatile afternoon.

  6. Measure several liquidity indicators together

Count recent trades and how often they occur, note days with no reported trades, inspect typical transaction volume, and examine the displayed quote size and depth. Ask how much your order could move the price if it consumes the available bids or offers. The U.S. Treasury has identified bid-ask spread, trading volume, market depth and price impact as complementary liquidity proxies; no single measure captures every relevant condition.

  7. Review the bond’s terms

Check maturity, seniority, security provisions, yield, call status, tax treatment and credit rating. Limited secondary-market trading can make an otherwise attractive bond difficult to sell. A call can change the expected holding period, while credit or structural features can cause dealers to quote less aggressively when conditions deteriorate.

  8. Stress-test your exit plan

Ask what happened to the spread and trading activity during volatile sessions. Consider whether the bond trades often enough for your intended holding period and whether you could accept a lower price if you had to sell before maturity. If your plan depends on selling on a particular date, a bond with sparse trading and shallow quotes may not meet that requirement even when today’s spread looks narrow.

How to use TRACE without drawing the wrong conclusion

TRACE is FINRA’s fixed-income market real-time price reporting and dissemination service. Its records give you an observable execution time, price, yield and sales volume rather than only a dealer’s current opinion. Use several nearby records to establish a range, then compare your broker’s bid and ask with trades of similar size.

TRACE does not guarantee that a trade at one price is still available. A reported execution may be minutes old, may involve a different size, or may reflect a customer sale to a dealer rather than a dealer sale to a customer. For that reason, compare the direction and range of recent prices instead of treating one print as a guaranteed executable price.

When records are sparse, that scarcity is itself information. A long gap between trades means there is less evidence that you can exit quickly. It also makes a single recent price less reliable as a valuation anchor. Keep the execution date and time with your notes so you do not mistake stale data for a live market.

Liquidity indicators to combine

Indicator What to examine What it can reveal
Quoted spread Bid, ask and spread in basis points for your CUSIP and size The visible cost of crossing from buying to selling
Trade frequency Number and regularity of recent TRACE executions Whether there is a continuing market rather than occasional isolated prints
No-trade days Days in the recent period with no reported transactions How long you might wait for a willing counterparty
Typical volume Face amount of comparable recent trades Whether your order resembles normal activity or is unusually large
Quote depth Displayed size at the bid and ask and any additional levels shown How much can trade before the quoted price changes
Price impact Expected price change if your order uses the displayed liquidity The difference between the first quoted price and the probable average execution price
Resale channel Whether your broker can solicit a market for the exact CUSIP How practical it is to obtain a bid when you need to sell

A narrow spread with very little displayed size can be less useful than a slightly wider spread supported by regular trading and deeper quotes. Conversely, frequent trades do not eliminate the possibility of a large price impact for an order far bigger than the typical transaction.

How to decide whether your broker’s quote is fair

  1. Verify the identity. Confirm the CUSIP, coupon and maturity on the quote and on the security documents.
  2. Compare like with like. Use TRACE trades with similar face amounts and close execution times. Adjust for a changing market rather than comparing a live quote with a stale print.
  3. Check both sides. A dealer’s ask may be close to recent sale prices while the bid is much lower, creating a large round-trip cost. Evaluate the bid and ask separately as well as their difference.
  4. Include all disclosed charges. Add the stated commission or markup to your cost estimate. Ask whether the displayed price already includes that amount.
  5. Inspect available size. If the quoted amount is smaller than your order, request the price for the full amount. A partial fill at the displayed price does not establish the cost of completing the order.
  6. Document the quote. Save the time, prices, yields, sizes and charges. This record lets you explain a discrepancy or request a refreshed quote if the market moves.

Do not reject a bond solely because its spread exceeds a percentage you saw elsewhere. No official source establishes a universal cutoff. Compare the bond with similar issues under the same market conditions and for the same order size.

Comparing two bonds for tradability

When two bonds meet your income and credit requirements, compare their ability to be sold as deliberately as their coupons. Use one row per bond and fill in observations from the same time window.

Comparison axis Bond A Bond B
Spread in basis points for your order size Record the executable bid and ask Record the executable bid and ask
Displayed quote size and depth Record size at each side and additional levels Record size at each side and additional levels

Credit and seniority Record rating and place in the issuer’s capital structure Record rating and place in the issuer’s capital structure
Ease of resale through your broker Ask how a sell quote would be obtained Ask how a sell quote would be obtained

The better choice is not automatically the bond with the smallest quoted spread. A bond with more frequent trading, deeper quotes and a maturity that matches your plan may be easier to exit even if its current spread is modestly wider.

Bond terms that can change your exit value

Maturity and holding period

If you can hold to maturity, interim liquidity may matter less because the issuer is scheduled to repay principal, subject to the bond’s creditworthiness and terms. If you may need the money earlier, focus on the market that exists before maturity and on how closely the bond’s maturity matches your cash need.

Call status

A callable bond can be redeemed under its stated provisions before the final maturity date. That can alter your expected cash-flow schedule and the period during which you would need to sell in the secondary market. Record the first call date, call prices and any other applicable provisions from the offering documents.

Seniority and security

Senior, subordinated, secured and unsecured obligations can trade differently because they have different claims on the issuer’s assets and cash flows. Note the bond’s place in the capital structure rather than relying only on the issuer’s name.

Credit rating and yield

Credit quality affects both the willingness of dealers to make markets and the price buyers demand. A high yield may compensate for credit or liquidity risk; it is not proof that the bond is easy to sell. Review the rating and the yield together with the trading record.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Tax treatment

Taxable and tax-advantaged income can produce different after-tax returns for the same quoted yield. Confirm the treatment for your tax situation before deciding that a higher quoted yield represents better value. Tax considerations do not make an inactive market more liquid.

TreasuryDirect is not a live quote-comparison tool

TreasuryDirect is an auction and holding platform. The U.S. Treasury says investors can buy marketable Treasury securities through TreasuryDirect or through a bank, broker or dealer, but TreasuryDirect is not a screen for competing live dealer bids and asks.

New TreasuryDirect purchases of marketable securities generally must be held for at least 45 calendar days before transfer or sale. If you need the ability to obtain a secondary-market bid sooner, understand that holding-period restriction before purchasing. A broker’s secondary-market quote is a separate process from a TreasuryDirect auction purchase.

Stress-testing an exit before you buy

Write down the conditions under which you might sell: a job change, a planned expense, a portfolio rebalance or a credit concern. Then test the bond against those conditions.

  • Time test: How often did the CUSIP trade during the period you examined? If there are long gaps, assume a sale may require waiting.
  • Size test: Is your face amount close to normal TRACE trade sizes? If not, ask for a full-size executable quote rather than extrapolating from small trades.
  • Volatility test: How did the quoted spread and recent trading change during volatile sessions? A calm-period quote may not survive a fast market.
  • Price test: What price would you accept if the bid were materially below the midpoint? Decide this before you are under pressure.
  • Channel test: Can your broker request a bid for the exact CUSIP, or would you have to rely on a limited displayed market?

SEC guidance notes that high bid-ask spreads generally correlate with a lack of liquidity. Use that relationship as a warning signal, while still checking trading frequency, depth and price impact because the spread alone is incomplete.

Common mistakes and how to correct them

Using a different bond’s quote

Mistake: Comparing the quote for one maturity or coupon with the bond you plan to buy.
Correction: Match the CUSIP, maturity and coupon at every step.

Relying on a last-trade price

Mistake: Treating the latest TRACE print as a guaranteed current bid or ask.
Correction: Check several nearby executions, note their times and sizes, and obtain a fresh executable quote.

Ignoring order size

Mistake: Assuming a price shown for a small amount applies to your entire order.
Correction: Ask for displayed size and for the price on the full face amount you intend to trade.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Looking only at the spread

Mistake: Calling a bond liquid because its quoted spread is narrow.
Correction: Check frequency, no-trade days, volume, depth and expected price impact together.

Forgetting charges

Mistake: Comparing the bid and ask but omitting a commission or markup from the cost estimate.
Correction: Request the all-in amount and record whether the quoted prices include the charge.

Assuming a Treasury platform provides secondary-market liquidity

Mistake: Expecting TreasuryDirect to show competing live dealer quotes or to permit an immediate sale of a new purchase.
Correction: Separate the auction and holding function from the secondary market available through a broker, and account for the general 45-calendar-day holding period.

A practical pre-purchase checklist

  • Exact CUSIP, coupon and maturity confirmed.
  • Executable bid and ask obtained for the intended face amount.
  • Quote time, yield, displayed size and all charges recorded.
  • Spread calculated in price points and basis points.
  • Recent TRACE executions reviewed for time, price, yield, volume and comparable size.
  • Trade frequency and days without trades noted.
  • Quote depth and likely price impact considered.
  • Maturity, call status, seniority, security provisions, credit rating and tax treatment reviewed.
  • Exit date, acceptable sale price and volatility scenario defined.
  • No decision based on a fixed “good spread” threshold.

Bottom line

Check a bond’s liquidity by combining an executable, size-specific spread with recent TRACE evidence and the practical question of how much you could sell when conditions are difficult. A narrow spread is useful, but only in the context of trading frequency, volume, depth, price impact, bond terms and your own exit timetable. If those pieces do not support a realistic resale plan, the quoted price alone should not persuade you to buy.
