How to Calculate Your Mortgage Refinance Break-Even Point

Mortgage refinance break-even months = genuine refinance costs ÷ monthly savings. If the new loan costs $4,000 and lowers comparable principal-and-interest payments by $200 a month, the simple break-even point is 20 months. You must then ask whether you will keep the loan longer than 20 months and whether the refinance still improves your total interest, equity, and balance at the date you expect to sell or refinance again.

What the refinance break-even point tells you

The break-even point is the time required for your monthly savings to recover the costs of replacing your existing mortgage. It is a cash-flow screening measure, not a guarantee that refinancing produces the lowest lifetime cost.

As an Amazon Associate I earn from qualifying purchases.

A short payback period can still accompany a more expensive loan if you restart a long term, pay substantial points, or sell the home before enough principal has been repaid. Conversely, a refinance with little immediate payment reduction may be worthwhile when it materially shortens the term, stabilizes an adjustable payment, or serves a separate cash-out purpose. The calculation gives you a common starting point for those decisions.

The basic break-even formula

Use this calculation for a first-pass estimate:

Break-even months = incremental refinance costs ÷ monthly savings

  • Incremental refinance costs: the lender and third-party charges that exist because you are replacing the loan, plus any applicable prepayment penalty.
  • Monthly savings: the difference between comparable payments on the old and new loans, usually principal and interest when measuring the financing change alone.

For example, $4,000 of qualifying costs divided by $200 of monthly principal-and-interest savings equals 20 months. Navy Federal Credit Union uses this same arithmetic in an educational example. The figure is illustrative, not a prediction of typical costs or savings.

If the new payment is equal to or higher than the old payment, the simple calculation has no positive payback period. Do not force a result by treating a different loan term, a tax change, or a temporary escrow adjustment as interest-rate savings.

Collect the numbers before doing any arithmetic

Use the proposed loan documents rather than an advertised rate. Gather the following figures for both loans.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Current-loan information

  • The current principal balance and, when available, the formal payoff amount. A payoff amount can include interest through the payoff date and other charges, so it may differ from the balance shown on a statement.
  • The current interest rate, remaining term, and monthly principal-and-interest payment.
  • Current mortgage insurance, if any, and the monthly amounts for taxes, homeowners insurance, and homeowners-association dues if you want an all-in household cash-flow comparison.
  • Any prepayment penalty or other charge required to pay off the existing mortgage.

Proposed-loan information

  • The new loan amount, interest rate, term, and scheduled principal-and-interest payment.
  • Mortgage insurance and its eligibility or cancellation conditions. A calculator may omit this component even when your loan requires it.
  • Points, lender credits, origination charges, appraisal, credit report, title, recording, and other required transaction fees.
  • Whether costs are paid at closing, added to the new principal, or offset by a lender credit.
  • The date you expect to sell the home, pay off the loan, or otherwise stop making payments.

The CFPB says the lender’s Loan Estimate summarizes the expected transaction costs. Compare it with the payoff statement and escrow information rather than relying on a single advertised “no-cost” label.

Step-by-step: calculate a defensible break-even estimate

  1. Request the payoff amount. Ask the current servicer for a payoff statement valid through a specified date. Record interest and any payoff fee separately from the principal balance.
  2. List the new loan’s charges. Copy each lender and third-party fee from the Loan Estimate. Include points and a prepayment penalty when they are part of the refinancing decision.
  3. Separate transaction costs from prepaid items. Identify deposits for future property taxes, insurance, and other escrow items. Also identify prepaid interest. These amounts may be returned from the old escrow account or funded on a different schedule, so do not automatically count every dollar due at closing as a permanent refinance cost.
  4. Account for credits and financed costs once. Subtract a genuine lender credit from costs it offsets. If $3,000 of fees is added to the new principal, it remains an economic cost through additional interest; do not count it as both cash paid and financed principal. Write down whether your calculation measures cash paid upfront, the financed amount, or both.
  5. Choose comparable payment components. For a rate-and-term comparison, start with old principal and interest versus new principal and interest. Put taxes, insurance, mortgage insurance, and HOA dues in a separate all-in comparison when they actually change.
  6. Subtract the payments. Old comparable payment minus new comparable payment equals monthly savings. Use the scheduled payment for the same components on each side and the same payment frequency.
  7. Divide costs by savings. Divide your selected incremental cost by monthly savings. Keep the result in months, then convert it to years by dividing by 12.
  8. Test the result against your holding period. Compare the break-even month with the date you expect to sell, refinance again, or pay off the loan. Then compare projected balances and cumulative interest at that date.

Which costs belong in the numerator?

The numerator should represent the economic cost of replacing the mortgage, not an indiscriminate cash-to-close total. Common items include:

  • Loan origination and underwriting charges;
  • Discount points or other rate-buydown charges;
  • Appraisal, credit-report, title, settlement, recording, and similar third-party fees;
  • Required government or recording charges; and
  • A prepayment penalty on the existing loan, if the contract imposes one.

Prepaid interest, insurance premiums, and escrow deposits need transaction-specific treatment. Some funds pay obligations you would have incurred even without refinancing; some may be refunded by the old servicer; and some alter only the timing of your cash flow. Review the payoff statement, the Loan Estimate, and the escrow disclosure together. There is no universal rule that every escrow or prepaid dollar should be included or excluded.

A purported no-cost refinance may replace upfront fees with a higher rate or add them to the loan balance. Ask the lender to identify the credit, the charges it offsets, and the long-term cost of the alternative.

How to measure monthly savings correctly

Principal and interest: the clean financing comparison

Principal and interest isolate the effect of the new loan’s rate, balance, and term. This is the most useful denominator for a basic rate-and-term break-even calculation. Do not compare the old payment including escrow with a new payment quoted without escrow.

All-in household cash flow

Taxes and homeowners insurance normally do not change merely because the interest rate changes, but they can change for independent reasons. Mortgage insurance may disappear, increase, or be newly required, and HOA dues can change separately. Show those items on their own lines and calculate an all-in monthly difference only when the proposed loan genuinely changes them. Fannie Mae’s calculator itemizes several payment components but states that its displayed payment result excludes mortgage insurance, so verify that item yourself.

When savings are not constant

Mortgage payments are usually scheduled, but adjustable-rate loans, mortgage-insurance cancellation, escrow changes, and temporary incentives can make the monthly difference vary. If savings change over time, replace the one-line division with a month-by-month cumulative cash-flow schedule. The break-even month is the first month in which cumulative savings equal the costs you selected.

Worked example with a cost audit

Assume a borrower has a $280,000 payoff amount and a current principal-and-interest payment of $1,720. A proposed loan has a payment of $1,470 for the same payment components. The initial monthly saving is $250.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
Item Amount Treatment
Origination and lender charges $2,100 Include
Appraisal, title, credit, and recording fees $1,650 Include
Discount points $1,250 Include if paid to obtain this rate
Lender credit -$750 Subtract from the charges it offsets
New escrow deposit $2,400 Analyze separately; do not automatically treat as a permanent cost

Qualifying transaction costs are $2,100 + $1,650 + $1,250 − $750 = $4,250. Dividing $4,250 by $250 produces a simple break-even point of 17 months. The borrower should next determine whether the old escrow refund, payoff interest, financed fees, and any mortgage-insurance change alter that result. The 17-month figure is not a promise that the borrower will be ahead by exactly that date under every cash-flow definition.

Why break-even is not the same as lowest total cost

Check the new term

Replacing a mortgage with a fresh 30-year term can reduce the payment by spreading repayment over more months. That may create a fast payment break-even while slowing equity growth and increasing total interest from the refinance date onward. Compare the proposed term with the remaining term on the old loan, not just the interest rates.

Compare the balance at your expected exit date

Suppose you expect to sell in five years. Calculate the outstanding balance under each loan after 60 scheduled payments, then compare the cumulative principal and interest paid through that date. A lower monthly payment can be offset by a higher remaining balance, which reduces the net proceeds available when you sell.

Review total interest and equity build-up

The Federal Reserve recommends checking total interest and equity accumulation when deciding whether to refinance. The CFPB also warns that a smaller payment may result from extending the repayment period. A full net-present-value analysis would add assumptions about the timing and opportunity cost of cash, so label those assumptions rather than presenting the result as a universal answer.

Different refinance goals need different tests

Rate-and-term refinance

When the goal is a lower payment at roughly the same balance, the costs-divided-by-savings calculation is the appropriate first screen. Follow it with the term, balance, and total-interest comparisons above.

Shorter-term refinance

A 15-year loan commonly raises the monthly payment while building equity faster and reducing lifetime interest. Monthly savings may be negative, so a conventional break-even ratio can be meaningless. Compare the required payment, the principal repaid by your planned exit date, and the interest avoided against the value of keeping the higher monthly cash flow.

Adjustable-rate to fixed-rate refinance

Payment stability is a benefit that the basic ratio does not quantify. Compare the fixed payment with the adjustable loan’s current payment, rate-adjustment rules, caps, and plausible future payment paths. A borrower may accept a longer arithmetic payback in exchange for reducing exposure to future increases, but that is a risk decision rather than a claim that the fixed loan is always cheaper.

Cash-out refinance

Separate the cash proceeds from the rate-saving calculation. The new principal is larger, and the value depends on what you do with the funds, the cost of that borrowing, and the effect on the home’s equity. Calculate the mortgage replacement costs and payment change, then evaluate the cash-out purpose independently. Do not describe the entire new balance as a cost attributable to obtaining a lower rate.

Ask each lender about points, credits, every fee, and any prepayment penalty. The Federal Reserve recommends shopping and negotiating among lenders instead of accepting the first quote.

Using online refinance calculators without being misled

A calculator is a checking tool, not an approval decision or a loan offer. Fannie Mae’s calculator requests the current balance or payoff amount, estimated home value, current payment, taxes, insurance, HOA costs, proposed term, rate, and closing costs. It displays a default closing-cost assumption of 1.5% of the loan amount; that is a tool default, not a general estimate of what your transaction will cost. Replace it with the itemized figures from your Loan Estimate. Confirm whether the tool includes mortgage insurance, points, credits, prepaid items, and financed costs.

Run at least three scenarios:

  • Base case: your best estimate of actual costs and payment.
  • Higher-cost case: fees or points are higher and savings are lower than quoted.
  • Shorter-holding-period case: you sell or pay off before your planned date.

If the decision changes across modest assumptions, treat the refinance as sensitive and request clearer estimates before committing.

Dividing all cash due at closing by savings

Cash due can include escrow funding, prepaid interest, and other timing items. Reconcile each line with the payoff and escrow statements before labeling it a refinance cost.

Counting financed fees twice

If fees are added to principal, do not also treat the same dollars as cash paid. Record the financed balance and include its additional interest in a longer-term comparison.

Comparing different payment components

An old payment with mortgage insurance and escrow cannot be fairly compared with a new principal-and-interest quote. Put each component on matching lines.

What’s actually slowing this PC down?

Pick the symptom - the matching free tool is one click away.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Ignoring a longer term

A lower payment can conceal slower principal reduction. Compare the projected balance and cumulative interest at the date you expect to leave the loan.

Assuming a universal rate-drop rule

There is no responsible rule that every borrower should refinance after a particular percentage-point decline. Your balance, costs, qualification, tax situation, loan terms, and holding period determine the result.

A practical decision checklist

  • Have you obtained a dated payoff amount rather than using only the statement balance?
  • Are lender charges, third-party fees, points, credits, and penalties itemized?
  • Have prepaid and escrow amounts been treated according to this transaction’s documents?
  • Are old and new payments built from the same components?
  • Is mortgage insurance included or separately disclosed?
  • Does the break-even month occur before you realistically expect to sell, refinance, or pay off?
  • Have you compared the remaining term with the new term?
  • Have you compared total interest and projected balances at your expected exit date?
  • For cash-out or adjustable-to-fixed loans, have you evaluated the separate purpose or risk that the simple ratio cannot measure?
  • Have you compared more than one actual Loan Estimate?

Bottom line

Start with incremental refinance costs ÷ comparable monthly savings, but treat the resulting month as a screening date. A sound decision also accounts for the new term, mortgage insurance, financed costs, projected balance, total interest, and the date you expect to stop holding the loan. The refinance is financially plausible when its genuine costs are recovered before that date and the broader comparison still supports your goal.
