How to calculate tax on a voluntary retirement package in India

A voluntary retirement scheme (VRS) or voluntary separation scheme (VSS) payment is not automatically tax-free. For a qualifying scheme, the Income Tax Department’s guidance under the legacy section 10(10C) framework describes exemption as the lowest of the qualifying compensation actually received, the amount permitted by the scheme formula, and ₹5,00,000. Any qualifying amount above that ceiling is taxable. If the employer or scheme fails the statutory conditions, the exemption may not be available at all.

Use this sequence: identify the tax year and current law, separate VRS compensation from other settlement items, confirm employer and scheme eligibility, calculate the two prescribed ceilings, apply the applicable cap, and add the taxable balance to your other taxable income. Gratuity, leave encashment, pension, provident-fund withdrawals, NPS amounts, arrears and notice pay must be tested under their own rules rather than folded into the VRS calculation.

First identify the tax year and the law that applies

The payment date, the date on which compensation became due, and the assessment year can affect the governing provision, return form and available relief. The Income Tax Department now publishes the Income-tax Act, 2025 and Income-tax Rules, 2026. Some official salary explainers still use the legacy reference to section 10(10C) and Rule 2BA. That numbering should not be copied into a 2026 return without checking the corresponding provision and transition rule for the relevant tax year.

Before calculating anything, record the financial year in which the compensation was received or became payable and the assessment year in which it will be reported. Then use the Act, Rules, schedules and department guidance applicable to that year. A printed or online explanation written under the old Act may describe the right concept but still point to an obsolete section number.

Information to collect before opening the tax return

  • The employer’s VRS or VSS circular, application and acceptance letter.
  • The settlement statement showing each component and the payment date.
  • Your joining date, completed years of service and normal superannuation date.
  • The salary figures used by the employer for the scheme calculation, with a breakdown of basic pay and qualifying allowances.
  • Form 16, payslips and any tax deducted from the package.
  • Copies of earlier returns if you have claimed VRS exemption or section 89 relief before.

Without these details, it is possible to explain the method but not to produce a defensible personal tax figure.

What part of a retirement package is VRS compensation?

VRS compensation is the amount paid for accepting voluntary retirement or separation under an employer’s qualifying scheme. The Income Tax Department classifies it within profits in lieu of salary. The label on an employer’s statement is not enough: read the settlement breakdown and identify the legal basis for every amount.

Settlement component How to treat it for this calculation Why it must be separated
Qualifying VRS/VSS compensation Test for the applicable VRS exemption and include any non-exempt balance in taxable salary or profits in lieu of salary. The exemption has employer, scheme, formula and monetary-limit conditions.
Salary, bonus, arrears or notice pay Tax under the ordinary salary rules for the relevant year. These amounts are not automatically part of the VRS exemption.
Gratuity Apply the separate gratuity exemption and limits applicable to the employee and employer category. Gratuity has its own statutory tests and ceiling.
Leave encashment Apply the separate leave-encashment rules. Its exemption is not interchangeable with VRS relief.
Pension or commutation Apply the pension and commuted-pension provisions. Different portions can have different treatment.
Provident-fund withdrawal Apply the provident-fund rules for the type of fund, service and contribution. A provident-fund payment is not VRS compensation merely because it is paid on the same day.
NPS withdrawal or annuity-related amount Apply the NPS provisions in force for the tax year. NPS tax treatment is distinct from the VRS cap.

Ask the employer to correct an unclear or combined certificate. Reporting the entire package as one VRS amount can either overstate the exemption or cause you to miss a separate exemption that applies to another component.

Check whether the employer and scheme qualify

The exemption is conditional. Confirm that the payer is an employer category covered by the applicable provision and that the retirement or separation plan satisfies the prescribed requirements. The legacy Rule 2BA wording, commonly used in department guidance, illustrates the type of conditions that must be checked.

Staff reduction and vacancy condition

The scheme must be designed to reduce the workforce. Under the legacy rule, the vacancy created by the departing employee should not be filled. A payment made under an ordinary resignation, an individual negotiated exit or a redundancy arrangement that does not meet the prescribed scheme conditions cannot simply be relabelled VRS.

No re-employment under the same management

The legacy criteria also require that the employee is not re-employed in the same management, subject to the wording of the current provision. Check both the employer’s scheme terms and any subsequent employment arrangement. A later re-hiring can raise questions about whether the original conditions were met.

Service or age requirement

For most employees, the cited legacy text requires at least 10 years of service or attainment of age 40. The same text states an exception for an employee of a public-sector company receiving qualifying voluntary-separation compensation. Do not assume that exception applies to a government department, a private company or another public body; verify the employer’s legal status and the current rule.

Prescribed scheme documentation

Keep the board-approved or otherwise authorised scheme, the communication describing eligibility, and the acceptance letter. The employer’s payroll treatment is useful evidence but does not replace the statutory test. If the scheme document does not state how the compensation was calculated, request that calculation before filing.

Calculate the prescribed amount before applying the ₹5 lakh cap

Use four values. Let A be the qualifying VRS compensation actually received. Let B be three months’ salary multiplied by completed years of service. Let C be salary at retirement multiplied by the number of months remaining until normal superannuation. Let M be the monetary cap under the law applicable to the tax year; the legacy guidance describes M as ₹5,00,000.

Symbol Value to establish Evidence to retain
A Qualifying compensation actually received under the VRS/VSS. Settlement statement, employer certificate and bank credit.
B Three months’ qualifying salary for every completed year of service. Service record and the salary definition used by the applicable rule.
C Qualifying salary at retirement multiplied by months left to superannuation. Retirement date, normal superannuation date and salary calculation.
M Current statutory monetary cap; legacy guidance states ₹5,00,000. Act, Rules and department guidance for the relevant tax year.

Subject to eligibility and the current-law definitions, the legacy-method ceiling is the lowest relevant amount among A, B, C and M. The taxable VRS balance is A minus the exemption actually allowed. If A, B or C is lower than ₹5,00,000, the exemption is lower. If the scheme is ineligible, the exemption can be nil even where the payment is below ₹5,00,000.

How to calculate B: three months’ salary for each completed year

Count completed years of service under the applicable rule, not an informal rounded number supplied by an employee. Multiply that service count by three months of the salary figure prescribed for the VRS calculation. The word “salary” is a defined term in tax rules and may not equal the gross monthly amount shown on a payslip. Check which components are included, the treatment of dearness allowance or other allowances, and whether a fraction of a year is ignored.

How to calculate C: salary multiplied by months left

Determine the normal superannuation date under the employer’s service rules. Count the months remaining when the retirement package is accepted or when the payment becomes due, as required by the applicable provision. Multiply that number by the qualifying salary at retirement. Do not substitute the employee’s preferred retirement date or a rounded number of years.

Use the correct salary definition

The legacy Rule 2BA formula is only a framework until the current rule’s salary definition is checked. Basic pay, dearness allowance and other components may be treated differently depending on the provision. If the employer’s worksheet uses “gross salary” without identifying the statutory basis, ask for a revised worksheet showing each included component and the relevant rule.

Apply the exemption and tax the balance

  1. Confirm eligibility. If the employer or scheme fails the prescribed conditions, do not claim the VRS exemption merely because the payment was voluntary.
  2. Establish A, B and C. Use the actual qualifying compensation, the service-year formula and the months-to-superannuation formula.
  3. Identify M. Use the monetary limit in force for the tax year. The legacy department guidance states ₹5,00,000; confirm the current Act and Rules before filing.
  4. Set the exempt amount. Take the lowest applicable amount among the qualifying values, subject to the current provision.
  5. Compute the balance. Subtract the exemption from A. The balance is taxable as salary or profits in lieu of salary.
  6. Add other taxable income. Combine the taxable balance with salary, pension, interest, capital gains, business income and other taxable amounts that belong in the return.
  7. Apply the year’s regime and rates. Use the tax regime selected or required for the relevant year, then apply that year’s slabs, deductions, rebate, surcharge and health and education cess.
  8. Reconcile tax deducted. Compare the tax shown in Form 16 and the employer’s settlement statement with the liability calculated in the return. Claim credit only for tax actually reported to your PAN.

The ₹5,00,000 figure is a maximum exemption under the legacy guidance, not a universal allowance. It does not mean that every employee can remove ₹5,00,000 from income, and it does not shelter gratuity, provident-fund, leave or pension amounts that were not part of the qualifying compensation.

Illustrative calculation framework without inventing a personal result

Suppose your documents establish a qualifying amount A, a service-based ceiling B, a retirement-month ceiling C and a current-law cap M. The calculation is:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
Step Expression
Eligible exemption ceiling Lowest applicable value of A, B, C and M, after the employer and scheme tests are passed.
Taxable VRS compensation A − eligible exemption ceiling.
Total taxable income Taxable VRS compensation + all other taxable income for the year − deductions permitted under the applicable regime.
Final tax payable Tax under the relevant slabs and rates, plus surcharge and cess where applicable, minus eligible rebate and tax credits.

This framework deliberately does not manufacture a result. A personal answer requires the actual payment breakdown, salary basis, service record, retirement date, previous claims and tax-year regime. The current law may also renumber the provision or modify the cap, so the formula should be checked against the Act and Rules for the filing year.

Section 89 relief cannot simply be stacked with VRS exemption

Section 89 relief is designed for specified arrears or advance salary and certain related payments. The official legacy section 89 text expressly restricts relief for a VRS, termination or separation amount where exemption under section 10(10C) has been claimed for that amount in the same or another assessment year. Therefore, do not claim the VRS exemption and then assume section 89 relief can also reduce tax on the same payment.

When a package includes both a qualifying VRS amount and salary arrears, analyse each component separately. The restriction concerns the amount for which VRS exemption is claimed; it does not turn every unrelated salary item into VRS compensation. Check the current counterpart of the legacy restriction for the tax year before submitting Form 10E or making a section 89 claim.

Return-filing workflow

1. Match the employer’s figures

Compare the settlement letter, Form 16 and payslips. The VRS amount, tax deducted and income category should agree. Resolve differences with payroll while records are still available.

2. Enter only the qualifying amount in the VRS calculation

Do not put gratuity, leave encashment, provident-fund proceeds or NPS amounts into the VRS field simply because they arrived in one bank transfer. Use the schedules and exemptions intended for those payments.

3. Preserve the calculation worksheet

Save the service-year count, salary definition, retirement date, months remaining and the employer’s formula. If the tax portal asks for a supporting figure or if the return is selected for verification, this worksheet explains how the exemption was derived.

4. Check prior use

Search earlier returns and Form 16 records for any VRS exemption claim. The legacy framework and section 89 restriction make prior claims material. A second claim without checking the earlier year can create an avoidable mismatch.

5. Recheck the current portal and forms

Tax forms and schedules can change with a new Act or Rules. Use the form and section labels displayed for the relevant assessment year rather than relying on a screenshot from an older return.

Common mistakes and how to correct them

  • Treating ₹5 lakh as automatic. Recalculate the lower of the actual amount, both formula ceilings and the statutory cap.
  • Using gross salary without checking the definition. Obtain the salary components and apply the definition in the current rule.
  • Counting incomplete service years incorrectly. Reconcile the count with the employer’s service record and the rule’s completed-year requirement.
  • Ignoring the superannuation date. The second ceiling depends on months remaining, not simply the employee’s estimate of years left.
  • Assuming every voluntary exit is a qualifying VRS. Review workforce-reduction, vacancy, re-employment and employer-status conditions.
  • Combining all retirement receipts. Classify gratuity, leave, pension, provident-fund and NPS amounts separately.
  • Claiming section 89 relief on the same exempt amount. Check the express restriction before filing Form 10E or claiming relief.
  • Copying old section numbers into a current return. Confirm the corresponding provision under the Income-tax Act, 2025 and Rules, 2026, or the law applicable to your year.
  • Relying only on payroll withholding. Tax deducted by the employer is a credit, not proof that the exemption was legally available.

When professional advice is worthwhile

Consider a qualified Indian tax adviser when the employer’s eligibility is unclear, the scheme is a public-sector or group-company arrangement, the package mixes several retirement benefits, the payment spans two tax years, or you previously claimed VRS exemption or section 89 relief. Advice is also useful when the employer’s salary worksheet and the statutory salary definition do not match. Give the adviser the complete scheme, service and settlement documents rather than only the net bank credit.

Key takeaways

  • A qualifying VRS payment is tested against employer and scheme conditions before any cap is applied.
  • The legacy guidance describes the exemption as the lowest applicable amount among qualifying compensation, the Rule 2BA formula ceilings and ₹5,00,000.
  • The amount above the permitted exemption is taxable and must be added to your other taxable income for the correct year.
  • Other settlement components have separate rules and should not be merged into the VRS figure.
  • Section 89 relief cannot be assumed in addition to VRS exemption for the same payment.
  • Because the Income-tax Act, 2025 and Rules, 2026 are now published while some guidance retains legacy numbering, verify the provision and form for your tax year.
