How to Calculate a Property’s Long-Term Return on Investment

The most reliable way to calculate a property’s long-term return is to build a dated cash-flow schedule for the entire holding period and calculate an internal rate of return (IRR). Start with every dollar of cash required to buy and prepare the property, record income and expenses for each period, track mortgage principal reduction separately, and finish with net sale proceeds after selling costs, loan payoff and applicable taxes. Use cap rate and cash-on-cash return as supporting operating measures—not substitutes for a holding-period IRR.

What a long-term property return calculation must include

A rental property produces several different economic benefits: operating cash flow, mortgage principal reduction, changes in market value and tax effects. A calculation that captures only rent minus the mortgage can materially misstate the investor’s result.

Set up one row for the initial investment and one row for every operating period. The initial investment is a negative cash flow. Each later period contains the cash actually received or paid, and the final period also contains the property’s net sale proceeds. The return is then calculated from the timing and size of all those cash flows.

The California Board of Equalization defines IRR as “the annualized rate of return (yield) on invested capital that is generated or is capable of being generated within an investment over a period of ownership.” That annualization is important: receiving money early in a hold is economically different from receiving the same amount at the end.

Step 1: Define the investment period and assumptions

Write down the purchase date, expected sale date and the periods you will model. Annual periods are workable for a simple forecast; monthly periods can better reflect monthly rent, debt service and irregular costs. Use the same timing convention for every property you compare.

Document assumptions before calculating a return:

  • Scheduled rent and other property income.
  • Vacancy, concessions, bad debt and collection losses.
  • Management, maintenance, insurance, property taxes, utilities paid by the owner, HOA or service charges, recurring replacements and major capital expenditures.
  • Loan amount, interest rate, amortization, fees, payment schedule and expected balance at sale.
  • Rent growth, expense growth, vacancy and collection assumptions.
  • Expected sale price, selling costs, sale date and taxes or other charges due on disposition.
  • Tax rules, depreciation treatment and the jurisdiction in which the property is located.

Keep the assumptions visible. A high projected return can be driven by one aggressive rent-growth or exit-value assumption rather than by durable operating performance.

Step 2: Calculate the initial cash invested

The period-0 outlay is the cash committed before the property begins operating. Include more than the down payment.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
Initial item How it enters the model
Down payment Cash outflow at closing.
Purchase closing costs Cash outflow, including applicable transaction charges.
Financing fees Cash outflow for loan origination and related charges.
Initial repairs or renovations Cash outflow required to make the property rentable or fit the investment plan.
Furnishing Include when the property’s operating model requires it.
Other pre-operating cash Include reserves or required deposits that are genuinely committed to the investment.

Initial investment = down payment + closing costs + initial improvements + financing fees + other required pre-operating cash.

Use this total as the denominator for a cash-on-cash calculation and as the negative period-0 cash flow for IRR. Do not use only the purchase price or only the down payment.

Step 3: Convert scheduled income into effective gross income

Begin with the income the property would generate if every unit or space paid the scheduled amount. Then subtract the income that is unlikely to be collected.

Effective gross income = potential gross income − vacancy and collection losses.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Vacancy includes unoccupied time. Collection losses include nonpayment, bad debt and concessions that reduce the amount actually collected. Other recurring income—such as fees or parking income—belongs in the income schedule when it is part of the property’s operations. State whether each amount is scheduled or expected to be collected; mixing the two creates an optimistic forecast.

Step 4: Calculate NOI without financing

Subtract operating expenses from effective gross income to obtain net operating income (NOI). The California Board of Equalization describes the sequence as anticipated gross income minus vacancy and collection losses equals effective gross income; minus operating expenses equals net income before taxes and recapture.

Operating expenses commonly include:

  • Property management.
  • Routine maintenance and repairs.
  • Insurance.
  • Property taxes.
  • Utilities paid by the owner.
  • HOA, service and other recurring property charges.
  • Recurring replacement costs and a capital-expense reserve when you deliberately treat that reserve as an operating line in the model.

NOI = effective gross income − operating expenses.

If your model places a capital-expense reserve above NOI, label the treatment clearly and use it consistently. Major capital projects can instead be shown below NOI as separate cash outflows. The key is not to hide them or count them twice.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Do not subtract mortgage payments from NOI. NOI is an unlevered property measure; debt belongs in the financing schedule.

Step 5: Add financing and calculate annual cash-on-cash return

Show mortgage interest and principal in a separate debt schedule. Debt service is the required payment during the period. Interest is a financing cost; principal repayment reduces the outstanding loan balance and increases the owner’s equity.

Pre-tax cash flow = NOI − debt service.

For the current cash yield on the investor’s equity:

Cash-on-cash return = annual pre-tax cash flow after debt service ÷ total cash invested.

Cash-on-cash return answers, “How much pre-tax cash did this year produce relative to the cash I put in?” It excludes appreciation, principal paydown and sale proceeds. A property can have a modest cash-on-cash result while building substantial equity, or show a strong current yield while offering little long-term value growth. Report the measurement year and whether the denominator includes all initial costs.

Step 6: Track principal reduction as equity build-up

Record the principal portion of each loan payment separately. The period’s equity build-up is the principal repaid:

Equity build-up = principal repaid during the period.

Principal reduction is not cash income. It is a transfer of value from the loan balance to the owner’s equity. If you count principal as cash flow and also subtract the remaining loan balance at sale without carefully reconciling the two, you can double-count the benefit. A complete cash-flow model handles the loan balance directly in the terminal sale calculation.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Step 7: Model appreciation and the sale correctly

At the end of the holding period, estimate the gross sale price under a stated valuation or appreciation assumption. Then deduct every amount required to turn that price into cash available to the owner.

Net sale proceeds = sale price − selling costs − remaining loan balance − sale taxes or other required charges.

Selling costs can include commissions, legal or transfer charges and other transaction expenses applicable to the property’s jurisdiction. The remaining loan balance is the payoff after scheduled principal reduction and any permitted prepayment amount. Sale-related taxes must reflect the applicable rules, not a generic percentage.

Add net sale proceeds to the final period’s operating cash flow. Do not count appreciation as a separate cash receipt in the same model if the sale price already captures the change in value. Likewise, do not add principal paydown separately to the terminal cash flow if the loan payoff has already been reduced by that principal repayment.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Step 8: Calculate IRR from the complete cash-flow schedule

IRR is the annual rate that makes the net present value of all dated cash flows equal to zero. Your schedule should contain:

Period Cash-flow entries
0 (purchase) Negative initial investment.
Each operating period Effective gross income, operating expenses, capital expenditures, debt service and taxes, producing the period’s net cash flow.
Final period Normal period cash flow plus net sale proceeds after selling costs, loan payoff and applicable taxes.

For a pre-tax IRR, use pre-tax operating cash flows and pre-tax sale proceeds. For an after-tax IRR, use after-tax cash flows in every period and after-tax net sale proceeds. Do not mix a pre-tax numerator with an after-tax terminal value.

IRR is usually the best single summary for a multi-year investment because it incorporates when cash is invested, when cash is received and what the asset is worth at exit. It is still a projection, not a guarantee: changing the exit value, vacancy, expenses, financing rate or holding period can change the result substantially.

How cap rate, cash-on-cash and IRR differ

Metric Formula What it tells you What it leaves out
Cap rate NOI ÷ property value or purchase price Unlevered operating yield at a point in time. Debt structure, principal paydown, taxes, appreciation and sale timing.
Cash-on-cash return Annual pre-tax cash flow after debt service ÷ total cash invested Current pre-tax cash yield on the investor’s equity. Appreciation, principal paydown and sale proceeds.
IRR Rate that sets the net present value of all dated cash flows to zero Annualized holding-period return, including timing and terminal value. Nothing outside the cash-flow assumptions; its quality depends on those assumptions.

Never present a cap rate as the investor’s leveraged total return. A property may have a strong cap rate but a weak leveraged return if debt service consumes cash flow, or a high projected IRR that depends almost entirely on an aggressive exit value.

Taxes, depreciation and after-tax return

Tax accounting and investment cash flow are related but not identical. The IRS states in Publication 527 (2025), “In most cases, the expenses of renting your property, such as maintenance, insurance, taxes, and interest, can be deducted from your rental income.” Apply that statement only within the rules that fit the property, owner and jurisdiction.

Show pre-tax and after-tax views separately:

  • Pre-tax cash flow records actual operating receipts and payments before income taxes.
  • Taxable income adjusts rental income for deductible expenses and depreciation under applicable rules.
  • Depreciation may reduce taxable income without being a current cash payment.
  • Sale calculations must account for applicable taxes and any consequences associated with depreciation or gain.

Do not subtract depreciation as though it were a cash expense. Instead, model its tax effect in the after-tax schedule. Verify depreciation rules, deductibility, recapture, selling taxes and filing requirements for the property’s jurisdiction and transaction date. Keep invoices, statements, settlement documents and depreciation records that support every modeled amount.

A practical schedule you can build in a spreadsheet

Use one column per period and one row per line item. The following layout keeps operating, financing and exit effects visible:

Row Entry
Potential gross income Scheduled rent and other planned income.
Less: vacancy and collection loss Expected unoccupied time, concessions and nonpayment.
Effective gross income Potential income less those losses.
Less: operating expenses Management, maintenance, insurance, taxes, owner-paid utilities, HOA or service charges and recurring replacements.
NOI Effective gross income less operating expenses.
Less: capital expenditures Major replacements or projects not included in operating expenses.
Less: debt service Interest and principal payment for the period.
Less: taxes Income or other property-related taxes included in the selected return view.
Net operating-period cash flow Cash remaining for the owner in that period.
Final-period sale price Gross value at the selected exit date.
Less: selling costs, loan payoff and sale charges Converts gross sale value into net sale proceeds.
Final cash flow Operating-period cash flow plus net sale proceeds.

For a simple annual model, calculate the IRR over the row of period cash flows, including period 0. If cash-flow dates are irregular, preserve the actual dates and use a date-aware calculation method that matches your spreadsheet or financial software. Check that the resulting rate reproduces a near-zero net present value when the cash flows are discounted at that rate.

  • Purchase price and total initial cash invested.
  • NOI and cap rate, with the valuation used in the denominator.
  • Annual pre-tax cash-on-cash return and the year measured.
  • Cumulative operating cash flow.
  • Total principal paydown.
  • Appreciation or exit-value assumption.
  • Net sale proceeds after selling costs, loan payoff and sale charges.
  • After-tax IRR, with the tax assumptions stated.

Then run the same sensitivity cases for both properties. At minimum, vary rent growth, vacancy, operating expenses, financing rate, exit value and holding period. A property that wins under one optimistic exit assumption may lose when the exit value or vacancy is moderated.

Common calculation errors and how to correct them

Using the down payment as the entire investment

Correction: include closing costs, financing fees, initial work, furnishing where relevant and other required cash.

Putting debt service into NOI

Correction: calculate NOI before financing, then subtract debt service to obtain pre-tax cash flow.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Calling principal repayment income

Correction: track principal as equity build-up and reconcile it through the loan balance at sale.

Ignoring vacancy, concessions or nonpayment

Correction: subtract vacancy and collection losses before calculating effective gross income.

Leaving out major capital expenditures

Correction: include each project as a dated cash outflow or use a clearly labeled reserve treatment.

Counting appreciation twice

Correction: include the changed value in the sale price, then subtract selling costs and the loan payoff; do not add the same appreciation again as a separate receipt.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Mixing pre-tax and after-tax figures

Correction: calculate distinct pre-tax and after-tax schedules and label each return.

Treating a projected IRR as a promised outcome

Correction: publish the assumptions and show sensitivity to the variables that can change the result.

Record keeping and review checklist

Before relying on a result, confirm that:

  • Every initial cash requirement is included once.
  • Income is separated into scheduled amounts and expected collection.
  • Vacancy, concessions and bad debt are explicit.
  • Operating expenses are complete and financing is outside NOI.
  • Interest and principal are separated in the loan schedule.
  • Capital expenditures have dates and are not hidden in routine maintenance.
  • Taxes and depreciation are modeled under the applicable jurisdiction’s rules.
  • The final period includes selling costs, remaining loan balance and required sale charges.
  • The IRR uses all dated cash flows, including the negative initial outlay.
  • Alternative rent, vacancy, expense, financing, exit and hold-period cases have been tested.

The authoritative definitions above do not establish a universal expected-return percentage. There is no single “good” IRR that applies across markets: geography, property type, leverage, taxes, operating assumptions and holding period all change the result. The useful output is a transparent, dated model that lets you see which assumptions create the return and whether the investment still works when those assumptions are stressed.
