Start with the previous year and assessment year in which the qualifying machinery or plant was installed or acquired, then apply the version of sections 33 and 34 of the Income-tax Act, 1961, that governed that period. Check the asset, ownership, business use, reserve, carry-forward and later-disposal conditions. Only after that should you test whether a CBDT relaxation described in a reported court decision can alter the result. The original circular, its exact conditions and its continuing legal effect must be verified before relying on it.
What a qualifying assessment actually has to establish
A historical development-rebate claim normally succeeds only when the taxpayer can prove two connected propositions:
As an Amazon Associate I earn from qualifying purchases.
- The asset and business satisfied the applicable version of section 33 for the relevant period.
- The taxpayer met the reserve and retention conditions in section 34, or can demonstrate that a specific, applicable CBDT relaxation validly addresses the apparent shortfall.
Those questions are period-specific. The Act changed over time, including the categories of qualifying assets, allowance rates, carry-forward rules and reserve wording. A conclusion based only on the current Income-tax Act, a modern depreciation concept or the date on which someone found the old file can therefore be wrong.

A reported Supreme Court discussion in Commissioner of Income-tax v. Davy Ashmore India Ltd. describes a CBDT position under which accumulated reserve relating to machinery or plant could satisfy the reserve requirement through the year or years in which the allowance was actually granted, subject to the circular’s conditions. That discussion is not a substitute for reading the original circular and checking later authority. It should be treated as a conditional issue for verification, not as an automatic cure for every late reserve.

Step 1: Fix the governing time period
Identify both the previous year and assessment year
Record the date on which the machinery or plant was installed or acquired, the previous year in which the relevant event occurred, and the assessment year in which the development rebate was claimed or allowed. Keep the assessment year separate from the accounting year: the applicable statutory text is determined by the law in force for the claim, and the assessment history may show a different year in which the allowance was actually quantified or carried forward.
Create a short chronology containing:
- Purchase, construction, installation and first-use dates;
- The previous year and assessment year of the original claim;
- Each year in which a loss or insufficient income caused carry-forward;
- Dates of assessments, appeals, rectifications or revisions; and
- Any later sale, transfer, dismantling, conversion or other disposal of the asset.
Obtain the historical versions of sections 33 and 34
Use the text applicable to the relevant assessment year, including amendments and commencement provisions. The official Income-tax Act material describes a historic framework for qualifying ships and new machinery or plant, but the categories, rates and exceptions were not constant. Do not apply one rate, one definition of “new” or one reserve formula to every decade.
Mark every amendment that could affect the claim: the year it took effect, whether it applied prospectively or to pending assessments, and any transition language. If an assessment order quotes the section, compare that quotation with the enacted text rather than assuming the order used the correct version.
Step 2: Test the asset and its use under section 33
Ownership and business use
The general section 33 framework required the assessee to own the qualifying asset and use it wholly for the assessee’s business, subject to the precise exceptions in the version applicable to the year. “Owned” and “used” should be tested against contemporaneous records, not merely a fixed-asset schedule prepared years later.
Evidence can include the purchase contract, invoice, payment trail, import or excise documents where relevant, installation certificate, commissioning report, insurance schedule, asset register, production logs and books showing the asset in the business. Where an asset was used partly outside the assessee’s business, identify the exact statutory treatment for that period before treating the entire claim as eligible.
Qualifying categories and exclusions
Section 33’s historic formulation covered specified ships and new machinery or plant, but it also contained exclusions. Office appliances and road transport vehicles were excluded in the relevant formulation. Other exclusions, exceptions or special business provisions may apply depending on the year and asset category.

Classify the item by what it was and how it was used when the claim arose. A vehicle used in a transport business, for example, cannot be evaluated by assuming that every road vehicle was treated identically. A computer, office appliance, replacement component or integrated production line may require the definitions and judicial interpretation applicable to that assessment year.

Match the statutory trigger to the facts. An invoice date may precede installation; installation may precede first use; and a second-hand asset may not satisfy a “new machinery or plant” requirement. Preserve documents that distinguish those events. If the asset was expanded, reconditioned, transferred between undertakings or put into use in stages, map each component and date separately.
Step 3: Test the section 34 reserve condition
Calculate the statutory reserve amount
Under the general wording of section 34(3)(a), the taxpayer was required to debit an amount equal to 75% of the development rebate actually allowed to the profit and loss account and credit that amount to a reserve account. The precise calculation must follow the historical version of the provision, including its exceptions and amendments. “Actually allowed” matters: a claim shown in a return, a claim accepted in an assessment and a claim finally determined after appeal are not necessarily the same amount.
Reconcile the figure to the assessment record. Show the development rebate allowed for each year, the reserve entry made for that year, the reserve brought forward, and any amount subsequently used. If the allowance changed on appeal, recompute the reserve analysis against the amount ultimately allowed and retain both the original and revised workings.
Check the reserve account and accounting entries
The requirement is not satisfied by a general statement that profits were retained. Look for a distinct reserve credit, the corresponding debit in the profit and loss account and a ledger trail identifying the undertaking or asset group. Board minutes, audited accounts and tax-audit schedules can corroborate the entry, but they should agree with the general ledger and return figures.
Do these 3 things before closing this tab:

Apply the eight-year use and distribution restrictions
Section 34(3)(a) generally required the reserve to be used for the undertaking’s business during the following eight years. The provision also restricted distributions and specified uses. Trace every debit from the reserve during that period: replacement assets, working capital, dividends, transfers to another reserve, write-offs and journal reversals should each be classified against the historical wording.
An entry that remains labelled “development rebate reserve” can still create a problem if the money was used in a prohibited way. Conversely, a lawful business use should be supported by invoices, bank statements and board or management approvals. Do not infer compliance merely because the reserve was not withdrawn in cash.
Step 4: Check carry-forward and possible recapture
Insufficient income and carry-forward
Section 33(2) provided a time-limited carry-forward where income was insufficient, subject to the terms then in force. Build a year-by-year schedule showing the amount available, the amount set off, the balance carried forward and the final year in which the balance could be used. The carry-forward period and ordering rules must come from the historical text, not from a modern allowance.

A later assessment may have accepted a carry-forward without deciding every underlying reserve issue; acceptance in one year does not necessarily establish that all statutory conditions were finally determined.
Asset transfer and prohibited reserve use
Section 34(3)(b) and section 155(5) address consequences when the asset is sold or transferred, or when reserve money is used in a prohibited manner during the statutory period. Confirm the applicable old-law wording, the date of the event and the assessment mechanism. A sale, slump transfer, succession, amalgamation or conversion of the undertaking may raise a different question from an ordinary disposal.
Collect sale agreements, transfer invoices, fixed-asset register entries, consideration details and corporate-restructuring documents. If the event occurred after the statutory period, say so expressly and verify whether another provision still applies; do not assume that every later disposal triggers recapture.

Step 5: Analyse the CBDT circular as a claimed relaxation
What the reported Supreme Court discussion establishes
The reported discussion in Davy Ashmore India Ltd. describes a CBDT decision under which accumulated reserve relating to the machinery or plant through the year or years of actual allowance could satisfy the reserve requirement, provided the circular’s conditions were met. This is useful evidence that the Board contemplated relief in a defined circumstance. It does not establish, without the primary text, the circular number, date, assessment-year range, eligible taxpayers, treatment of partial reserves, or interaction with every later amendment.
Do not quote the reported summary as if it were the circular itself. Obtain an authoritative copy from the CBDT or an official law source, then check whether courts have limited, approved, distinguished or superseded it.
Verification checklist for the circular
- Locate the original circular and record its number, date, issuing authority and stated statutory basis.
- List the assessment years and factual situations expressly covered.
- Identify every condition: the amount and timing of accumulated reserve, the machinery or plant concerned, the year or years in which allowance was granted, and any accounting or utilisation requirement.
- Check whether the circular is an administrative clarification, a beneficial relaxation, or an instruction limited to departmental officers.
- Search the subsequent assessment and appeal record for a finding that the circular applied or did not apply.
- Check later statutory amendments and binding decisions for any change in the legal position.
If the original circular cannot be produced, describe the point as unresolved. A taxpayer should not be told that a late reserve “cures” the defect solely because a reported judgment mentions accumulated reserves.
Independent reader supportYour contribution helps us test, update, and keep practical guides available for everyone.Step 6: Reconcile the circular with strict statutory case law
Sri Venkatesa Mills and the condition-precedent rule
In Commissioner of Income-tax v. Sri Venkatesa Mills Ltd., the Madras High Court stated on 25 March 1998: “the creation of a reserve of an amount equal to seventy-five per cent, of the development rebate to be actually allowed is a condition precedent for the deduction to be allowed under Section 33.” Attribute that sentence to the court’s judgment. It is not a CBDT statement.
The practical effect is that statutory compliance must be proved when the claim is considered, unless an applicable and legally effective relaxation changes the analysis. Read this strict rule together with the circular’s actual wording and later binding decisions. A circular cannot be treated as a universal override of section 34, and a strict quotation from a case cannot be used to ignore a relaxation that the controlling court has accepted on the facts.
The Finance Act, 1966 explanatory wording
Official explanatory material concerning the Finance Act, 1966 amendment said the deduction would not be denied “merely for the reason that the amount of the development rebate reserve debited to the profit and loss account exceeded the profits of the relevant previous year.” That wording addresses the relationship between the reserve debit and the year’s profits. It is not a blanket waiver of the reserve requirement, a permission to omit the accounting entry or proof that any late reserve is valid.

Build the evidence file
Organise the file so that each legal test can be answered without inference:
| Issue | Documents to assemble | Question the documents must answer |
|---|---|---|
| Time and governing law | Tax returns, assessment orders, appeal orders, amendment notes and an asset chronology | Which previous year, assessment year and statutory text apply? |
| Asset identity | Invoices, contracts, installation and commissioning records, technical specifications and asset-register entries | Was this the qualifying machinery, plant or ship described by the applicable section? |
| Ownership and use | Payment records, title documents, insurance, production logs and business-use records | Did the assessee own and use the asset as required? |
| Reserve | Audited accounts, profit-and-loss extracts, reserve ledger, journal vouchers and tax computations | Was the required amount debited and credited, and when? |
| Carry-forward | Year-by-year assessments, computation schedules and appellate directions | Was the balance carried forward within the applicable period? |
| Retention and utilisation | Bank statements, invoices, board minutes and reserve-ledger movements | Was the reserve used for the undertaking and protected from prohibited distributions? |
| Later events | Sale or transfer agreements, restructuring papers, disposal invoices and fixed-asset records | Did section 34(3)(b) or section 155(5) consequences arise? |
| Circular relief | Original CBDT circular, correspondence, assessment findings and later judgments | Do the facts fall within the circular’s precise conditions? |
When records are missing, distinguish “not found” from “did not occur.” A missing ledger is an evidentiary weakness; it is not proof that no reserve was created. Conversely, an old balance-sheet description without a ledger or journal trail may be insufficient to prove the statutory entry.
Use a decision matrix before taking a position
| Finding | Likely analysis | Action |
|---|---|---|
| Asset, business use and reserve fully match the applicable sections | Ordinary statutory route is supported | Reconcile the amount with assessment orders and verify carry-forward and retention history. |
| Asset qualifies, but the reserve entry is absent or late | Statutory condition is at risk; a circular issue may be relevant | Obtain and test the original circular before asserting relief. |
| Reserve exists, but prohibited use or distribution occurred | Potential consequence under the historical retention provisions | Trace dates and amounts and examine section 34(3)(b) and section 155(5). |
| Carry-forward exceeds the period in the governing text | Unutilised balance may not be available | Rebuild the year-by-year schedule from the old section 33(2). |
| Only a reported judgment summary is available for the circular | Scope and conditions remain uncertain | Do not give a definitive eligibility opinion until the primary text and later authority are checked. |
Common fact patterns and how to handle them
The reserve was created in a later year
First calculate the reserve required for the amount actually allowed and identify the date and ledger in which the credit was made. Then ask whether the circular expressly covers accumulated reserves for the years of actual allowance. If the circular cannot be verified, the safer conclusion is that the statutory condition remains unproven, not that the later entry automatically validates the claim.
Free tools Windows power users keep installed
One-click scans. No signup required.
The reserve exceeded the year’s accounting profit
Do not reject the claim solely because the reserve debit was greater than that year’s profit. The Finance Act, 1966 explanatory wording addressed that circumstance. Still verify that the required debit and credit were made and that the reserve was retained and used within the statutory limits.
The allowance was carried forward for several years
Separate the year of installation from the years of actual allowance. Confirm that the carry-forward was permitted under section 33(2), that each assessment preserved the balance, and that the reserve analysis follows the amount ultimately allowed. A carry-forward entry does not by itself resolve a reserve defect.
The asset was sold or transferred
Identify the exact date, legal form and consideration. Compare the event with section 34(3)(b) and section 155(5) as they then read, and check whether the statutory period had expired. Do not treat a corporate restructuring as an ordinary sale without examining the governing provision and case law.
A practical review sequence
- Freeze the facts: prepare the installation, use, claim, assessment, reserve and disposal chronology.
- Freeze the law: obtain the historical sections 33 and 34 and all relevant amendments for each assessment year.
- Classify the asset and business use against the period-specific exclusions and exceptions.
- Recompute the development rebate actually allowed and reconcile the reserve ledger to that figure.
- Trace carry-forward balances and test the eight-year retention and use restrictions.
- Review later transfers and reserve debits for possible statutory consequences.
- Locate the primary CBDT circular and map every condition to a document in the file.
- Read the circular alongside Davy Ashmore India Ltd., Sri Venkatesa Mills and any later binding authority.
- State the outcome in categories: clearly compliant, statutory defect, potentially covered by verified relaxation, or unresolved for lack of evidence.
When specialist advice is warranted
Obtain advice from an Indian tax lawyer or chartered accountant experienced in legacy direct-tax matters when the original assessment is disputed, records are incomplete, the reserve was created late, the asset was transferred during the statutory period, or the circular’s status is uncertain. Give the adviser the complete chronology and primary documents rather than only a later balance-sheet extract.
Recommended Free Tools
For a live notice, appeal or rectification application, deadlines and procedural remedies can matter as much as the underlying eligibility. Preserve the original paper records, certified copies of orders and contemporaneous books while the legal analysis is being completed.
Bottom line
Assess the claim in this order: period-specific section 33 eligibility, section 34 reserve and retention compliance, carry-forward and recapture history, then any CBDT circular relaxation. The reported Supreme Court discussion indicates that accumulated reserves may qualify in a defined situation, but the original circular and its exact conditions must be verified. Until that verification is complete, a late reserve is a risk requiring evidence and legal analysis, not an automatic cure.
