How to Assess Bank Stocks During a Market-Wide Sell-Off

Assess a bank stock on its ability to absorb losses and keep funding customers—not on the size of its one-day decline. Compare five things in order: capital relative to the bank’s risks and regulatory requirements, loan and securities concentrations, funding and liquidity disclosures, recurring earnings under pressure, and valuation. Use Federal Reserve stress-test results as a standardized hypothetical input, then verify the bank’s own filings and accounting treatment. A stress-test pass is not a forecast of actual losses, a guarantee of safety, or evidence that the shares are inexpensive.

What you are really trying to determine in a sell-off

A market-wide sell-off compresses the price of many financial stocks at once. That broad move can reflect recession fears, interest-rate changes, forced selling, political news or concern about the banking system. It does not tell you whether every bank has the same underlying exposure. Your task is to separate market beta—the part of a decline shared by the sector—from institution-specific solvency, liquidity and earnings risk.

As an Amazon Associate I earn from qualifying purchases.

The useful question is not “Which bank fell the least today?” It is “Which bank can continue meeting obligations, absorbing plausible losses and producing recurring earnings without taking disproportionate balance-sheet risk?” Answer that question with a consistent worksheet so that a falling share price does not become your only evidence.

Use stress tests as one structured, hypothetical input

The Federal Reserve describes its supervisory stress test as an assessment of whether banks can absorb losses during stressful conditions while meeting obligations to creditors and counterparties and continuing to lend to households and businesses. The exercise models losses, revenue, expenses and resulting capital under specified hypothetical conditions. It is a resilience test, not a prediction of what will happen to a particular bank or its stock.

2026 Federal Reserve exercise What the figure means What it does not mean
More than $708 billion in projected aggregate losses Modeled losses for the banks covered by the exercise under its specified scenario. Realized losses, an estimate for every bank in the country, or a forecast of market prices.
1.6 percentage-point aggregate capital decline The modeled reduction in aggregate capital through the scenario. The capital change any one bank will experience.
32 tested banks remained above minimum CET1 requirements Each covered institution stayed above its applicable minimum in that hypothetical run. Proof that untested banks have the same cushion, business mix or risk controls.
39% commercial-real-estate price decline and 30% home-price decline Assumptions in the severely adverse scenario. Federal Reserve forecasts or expected future property-price changes.

The Federal Reserve explicitly states that its scenarios are not forecasts. Results differ with a bank’s business focus, asset composition, revenue and expense sources, and portfolio risk. Therefore, read the institution-level result and methodology rather than using the aggregate headline as a ranking.

A six-step assessment sequence

1. Start with capital, but read the cushion in context

Begin with the bank’s reported CET1 ratio and other capital measures in its latest regulatory filing. Compare the ratio with the bank’s applicable requirement, management’s stated target and the losses that could arise from its concentrations. A high ratio is useful only if the assets and accounting behind it are understood.

  • Record the balance-sheet date and whether the figures are quarter-end, an average or a pro forma measure.
  • Identify the minimum CET1 requirement that applies to that institution, including any applicable buffers.
  • Note whether capital is being supported by recurring earnings or by temporary items, asset sales or changes in risk-weighted assets.
  • Look for management discussion of capital distributions, planned buybacks and the ability to retain earnings if conditions worsen.

Do not compare a stress-test capital result with a reported capital ratio as though they were the same measurement. One is a modeled path under assumptions; the other is a current regulatory snapshot. The difference between the two is the information you need to investigate.

2. Map credit and asset concentrations

Losses are rarely distributed evenly across a bank’s balance sheet. Read loan and securities tables to identify concentrations that match the economic shock you are worried about. For a property-driven downturn, separate commercial real estate from residential mortgages and examine geography, property type, borrower quality and loan maturity. For a consumer recession, inspect credit-card, auto, home-equity and other household exposures. For a corporate downturn, review industry and leveraged-lending concentrations.

  • Separate performing loans from criticized, nonperforming or otherwise higher-risk categories where the filing provides that detail.
  • Check whether a concentration is held directly, through commitments that could be drawn, or through securities and guarantees.
  • Review allowance coverage and charge-off trends, but do not treat an allowance as a ceiling on future losses.
  • Identify securities whose values are sensitive to rates, credit spreads or property markets.

The 2026 scenario’s property-price assumptions make real-estate exposure an obvious comparison point, but they do not make real estate the only risk. A bank with modest property lending can still be vulnerable to funding stress, trading losses or a different recession path.

3. Test funding and liquidity, not just solvency

A bank can have adequate capital and still face acute pressure if it cannot obtain cash when deposits leave or collateral values fall. Use the latest filing and regulatory disclosures to trace where funding comes from and how quickly it could be replaced.

  • Break deposits into insured and uninsured portions, consumer and commercial balances, and operational versus rate-sensitive funds when disclosed.
  • Review reliance on wholesale funding, brokered deposits, short-term borrowing and secured financing.
  • Identify available cash, unencumbered securities and committed borrowing capacity, then read the restrictions and collateral requirements attached to each source.
  • Examine maturity gaps and management’s discussion of deposit outflows, liquidity stress or contingency funding plans.
  • Check whether securities losses could reduce usable collateral or force sales.

The Federal Reserve stress test considers the capacity to meet obligations, but the aggregate result does not supply current bank-by-bank liquidity figures. Obtain those figures from the institution’s own disclosures; never infer a bank’s liquidity position from the system-wide stress-test pass rate.

4. Examine recurring earnings under pressure

Recurring earnings are a buffer against credit costs and funding pressure. Separate revenue that is repeatable from one-time gains, trading results or accounting effects. Then examine how expenses behave when revenue falls.

  • Identify the main earnings engines: net interest income, fees, payments, wealth activities, trading or other businesses disclosed by the bank.
  • Compare loan yields and funding costs over time to see whether margin pressure is emerging.
  • Assess whether expenses are fixed, contractual or adjustable, and whether management has a credible path to reduce them without impairing controls.
  • Check how much recent profit was consumed by provisions, securities losses, restructuring or litigation.
  • Use the stress-test revenue and expense outputs to understand sensitivity, not to assume the modeled earnings path will occur.

A diversified revenue base can reduce dependence on one loan category, but complexity can also make risks harder to see. Read segment disclosures and footnotes rather than labeling a bank “diversified” from its headline business description.

5. Understand securities exposure and capital accounting

Interest-rate and credit-market moves can change the value of a securities portfolio even when borrowers are current. Determine which securities are held for trading, available for sale (AFS) or held to maturity, and how unrealized gains and losses flow through earnings or regulatory capital.

The Federal Reserve identifies different treatment for AFS debt-security unrealized gains and losses: they are included for Category I or II banks, and for banks that opt in. That means two institutions can report capital ratios that are not directly comparable even when their portfolios look similar. Confirm the bank’s category, election and reporting treatment before drawing a conclusion.

  • Record duration, credit quality and issuer concentrations when disclosed.
  • Compare fair value with amortized cost and note unrealized losses that could become realized if liquidity requires a sale.
  • Check whether hedges offset rate risk and whether the hedge relationship is described clearly.
  • Do not assume that a held-to-maturity label eliminates economic risk; it changes accounting presentation, not the cash flows or funding needs.

6. Only then assess valuation

A lower share price is not automatically a bargain. Compare valuation with the bank’s sustainable earnings, capital needs, credit costs, liquidity risk and business quality. Useful measures may include price-to-book or price-to-tangible-book, a normalized earnings multiple and the expected return on equity, but each requires consistent definitions.

  • Use the same balance-sheet date and accounting basis for every bank in your comparison.
  • Adjust your earnings view for unusually low provisions, securities gains or other items unlikely to recur.
  • Ask what loss, dilution or earnings decline the market price already implies.
  • Demand a larger margin of safety when disclosures are stale, exposures are opaque or funding is concentrated.

Federal Reserve stress-test publications do not establish a fair value or predict share-price performance. A valuation judgment requires current market data and bank-specific filings.

Make comparisons genuinely like for like

Comparison axis Questions to answer Why mismatches mislead
Capital What CET1 measure, requirement and reporting date are being used? Different buffers, dates or definitions can make a larger ratio look safer than it is.
Credit mix Which loan, borrower, industry and geography concentrations dominate? Two banks with equal loan totals can have very different loss sensitivity.
Funding and liquidity How stable are deposits, and what liquid resources are actually available? A solvency comparison cannot substitute for a run-risk comparison.
Earnings Which revenues recur, and how do expenses and provisions respond to stress? One-time gains or unusually low provisions inflate apparent resilience.
Securities and accounting How are AFS, trading and held-to-maturity positions treated in capital? Capital ratios may reflect different inclusion rules.
Stress-test scope Was the bank tested, under which framework and with what scenario? A tested institution and an untested one cannot be ranked from the same result.
Valuation What price, share count and earnings definition are being compared? Different dates or denominator choices can manufacture a discount.

How to build a sell-off worksheet

Create one row per bank and one column per question. Enter the source date beside every figure so a fast-moving market does not mix old and new information.

  1. Set the comparison date. Use the latest available quarterly filing for every bank, and separately record any newer capital, deposit or market disclosure.
  2. Enter capital data. Record CET1, the applicable minimum and management’s target or buffer if disclosed.
  3. List concentrations. Rank major loan and securities exposures by size and by sensitivity to the current economic stress.
  4. Trace funding. Note deposit composition, uninsured balances when disclosed, wholesale funding and immediately available liquidity.
  5. Normalize earnings. Remove clearly identified one-time items and estimate how provisions, funding costs and expenses could change.
  6. Review securities accounting. Record unrealized losses, portfolio classification and whether AFS effects enter regulatory capital for that bank.
  7. Add stress-test context. Mark whether the bank was covered, the scenario used and the modeled capital result. Keep this separate from reported current ratios.
  8. Calculate valuation. Use a consistent share-price timestamp and consistent book-value and earnings definitions.
  9. Write the disconfirming case. For each bank, state the fact that would most quickly invalidate your thesis—such as deposit outflows, a property concentration or a capital-accounting difference.
  10. Set a review trigger. Revisit the worksheet when the bank reports results, changes guidance, discloses a material funding event or when the economic shock changes.

Common mistakes during a broad sell-off

Choosing the biggest decliner as the “cheapest”

A large decline may reflect a large pre-existing valuation, greater leverage to the economic shock or a funding concern. Compare the price move with capital, exposures and normalized earnings before calling it an opportunity.

Treating a stress-test pass as a clean bill of health

Passing means the modeled capital stayed above the applicable minimum in that exercise. It does not cover every institution, every risk or every future scenario, and it says nothing by itself about the price you pay for the shares.

Comparing ratios without checking accounting treatment

AFS gains and losses, risk-weighted assets and capital categories can differ across institutions. Read the footnotes and supervisory category before ranking ratios.

Ignoring liquidity because capital looks strong

Capital absorbs losses over time; liquidity addresses obligations that come due now. Review deposits, borrowing capacity and collateral separately.

Projecting one scenario as the only scenario

The 2026 exercise includes severe property-price declines, but a bank could instead be hit hardest by unemployment, corporate defaults, trading volatility or deposit flight. Test the exposures that are material to that bank, not only the headline scenario.

A practical decision framework

After completing the worksheet, classify each bank rather than forcing a single winner.

  • Resilient but expensive: strong capital, transparent funding and recurring earnings, but a valuation that already reflects those strengths.
  • Potential value with identifiable risk: a lower valuation supported by a capital and liquidity cushion, with a specific exposure you can monitor.
  • Unclear: attractive-looking price metrics but insufficient current disclosure or mismatched accounting that prevents a reliable comparison.
  • Fragile: concentrated assets, unstable funding, weak recurring earnings or little room above requirements, regardless of how far the share price has fallen.

Require a written reason for moving a bank from one category to another. That discipline helps prevent a market rebound from being mistaken for proof that the original risk assessment was correct.

Illustrative comparison without invented numbers

Imagine Bank A has a diversified loan book, stable core deposits and a capital ratio comfortably above its requirement, but trades at a higher valuation. Bank B trades at a much lower price-to-book ratio, yet has a large commercial-real-estate concentration, relies more heavily on wholesale funding and reports less recurring fee income. A headline saying both banks passed a supervisory scenario would not resolve the choice. Bank A may offer greater resilience at a higher price; Bank B may offer potential upside only if its property and funding risks are adequately compensated. The correct conclusion depends on current filings and valuation data, not on the stress-test headline alone.

What the 2026 result can—and cannot—tell you

The 2026 Federal Reserve exercise is useful for seeing how a defined group of large banks responds to a common hypothetical recession and for observing that modeled outcomes differ by business model and portfolio. It cannot establish that every bank is safe, that all banks outside the exercise have equivalent capital, or that a tested bank’s shares will outperform. It also cannot replace current liquidity disclosures or a bank-specific valuation analysis.

Use the result as a common reference point, then return to the institution’s latest filing for the facts that determine your decision: capital requirements, asset concentrations, funding stability, securities accounting, recurring earnings and price. If any of those cannot be established on a comparable basis, the appropriate action is to label the comparison uncertain rather than manufacture precision.
