How to Assess an IT Company’s Earnings, Valuation, and Order Book

The most reliable assessment links three things that are often analysed separately: the economics producing reported earnings, the cash actually generated, and the portion of contracted work that can plausibly become revenue. Start with revenue recognition and business mix, reconcile net income with operating cash flow, define exactly what the company calls backlog or remaining performance obligations (RPO), test the timing and reliability of conversion, and only then choose a valuation denominator and compare it with genuinely similar companies. A large order book or a low earnings multiple is not, by itself, evidence of an attractive investment.

What you are trying to establish

An IT company can report rapid revenue growth while collecting cash slowly, or show strong cash flow because customers paid subscriptions before the related services were delivered. It can also advertise a large backlog whose amount includes options, renewals, or work that is not yet funded. Your objective is therefore not to find one decisive number. It is to determine whether:

As an Amazon Associate I earn from qualifying purchases.

  • reported revenue and profit reflect repeatable, economically valuable work;
  • accounting earnings are converting into cash after working-capital needs and investment;
  • the order-book figure represents enforceable, funded work rather than a broad management estimate;
  • the timing of conversion supports the company’s growth expectations; and
  • the valuation compensates you for the company’s growth, margins, balance-sheet exposure, and contract risk.

Use the latest annual and quarterly filings, keep the fiscal period and currency consistent, and recalculate every ratio on the same date. The method below is suitable for a software, services, managed-service, consulting, or government-technology company, but the conclusions will differ by business model.

1. Understand the business and its revenue recognition

Separate the economic engines

First classify the revenue streams disclosed in the segment or revenue notes:

  • Clear Print Quality: Displays high-resolution printing intended to remain legible through regular use and cleaning
  • Products and licences: often involve a delivery or usage event and may have different margins from services.
  • Subscriptions and support: usually create recurring obligations and may involve customer payment before the service period.
  • Consulting and implementation: can be recognised over time as work is performed or at a point when a deliverable is accepted.
  • Managed services: generally produce a continuing service obligation, with revenue spread over the service period.
  • Project work: can be lumpy, dependent on milestones, and exposed to cost overruns or customer acceptance.

Do not assume that a higher recurring-revenue percentage automatically means higher quality. Check the margin, renewal rate, implementation burden, payment terms, and cancellation rights attached to each stream.

Read the revenue-recognition policy

Identify when the company records revenue: at a point in time, over time, or under a mixture of methods. Then identify the performance obligation, the customer’s payment schedule, and the event that allows recognition. A customer may pay in advance, creating a contract liability (often called deferred or unearned revenue), while the company records revenue later as it performs. Conversely, the company may perform before an invoicing contingency is satisfied, creating a contract asset. Those balances explain why cash and revenue can move in different directions.

Look for practical expedients and exclusions in the revenue footnote. Under the common ASC 606 framework, some companies omit contracts with an original duration of one year or less from their RPO disclosure. That omission does not mean the contracts are immaterial to cash flow or earnings; it means the headline RPO is not a complete inventory of every future service obligation.

2. Test the quality and direction of earnings

Build a multi-year income statement view

Collect at least three to five years of revenue, gross profit, operating income, net income, and the associated margins. Calculate year-over-year growth and note whether growth comes from organic activity, acquisitions, price increases, foreign-exchange movements, or a change in contract mix. A company whose revenue grows while gross margin falls may be buying growth with delivery costs. A margin expansion that coincides with unusually low costs or a one-time accounting item deserves separate treatment.

Compare operating income with net income. Large interest expense, gains on investments, tax-rate changes, restructuring charges, or acquisition costs can make net income move independently of the operating business. Record recurring and unusual items separately rather than silently treating every adjustment as permanent.

Reconcile net income to operating cash flow

Operating cash flow (OCF) is related to net income but is not interchangeable with it. Start with the cash-flow statement and examine the working-capital lines that bridge the two:

  • Accounts receivable: an increase can indicate that recognised revenue has not yet been collected, although growth can also require normal temporary investment.
  • Contract assets: rising balances can mean performance preceded the right to invoice or collect.
  • Deferred revenue or contract liabilities: increases can boost current cash because customers paid before the company delivered the service.
  • Accounts payable and accrued costs: a temporary increase can support cash flow without improving long-term profitability.
  • Capital expenditure and capitalised development: cash spent on assets or software is not fully reflected in current-period net income.
  • Debt and lease payments: financing can support liquidity while increasing future claims on cash.

A widening, persistent gap between net income and OCF needs an explanation grounded in the company’s own disclosures. It might reflect a subscription business collecting annual fees upfront, rapid growth that consumes receivables, or a deterioration in collection. The balance-sheet and cash-flow notes should identify which explanation fits.

Assess direction, not one year

Track OCF margin (OCF divided by revenue), free cash flow after capital expenditure, and the ratio of OCF to net income over several periods. A single weak year may reflect an acquisition or a temporary build in working capital; a repeated shortfall is more consequential. Also check whether management’s preferred cash metric excludes cash costs that recur, such as stock-based compensation, implementation costs, or restructuring payments.

3. Define “order book,” backlog, and RPO before using the number

These labels are not interchangeable. The issuer’s definition controls what the amount contains.

Term or basis Questions to ask Why the distinction matters
Backlog or order book Does it include signed contracts, awarded work, purchase orders, options, renewals, or estimated future task orders? A broad management definition can exceed enforceable near-term revenue.
Funded backlog Has the customer or government agency appropriated and obligated the money? Unfunded or contingent work may depend on a later budget decision.
Remaining performance obligations (RPO) What contracted revenue remains unsatisfied, and which short-duration contracts or variable amounts are excluded? RPO is an accounting disclosure with exemptions, not a forecast of bookings, collections, or profit.
Recognisable within 12 months What share is expected to be recognised in the next year, and what assumptions support that schedule? Near-term conversion is more useful for forecasting the next fiscal year than a distant balance.

Funding, options, and cancellation rights

Telos Corporation distinguishes total backlog from funded backlog. Its total can include future delivery orders and option renewals, while funded backlog represents amounts funded by the procuring agency. Telos says it generally assumes option-year renewals will be exercised and cautions: “We also believe that it is difficult to predict future revenue solely based on analysis of backlog.” That warning is particularly relevant to government contractors, but the underlying issue applies to commercial vendors too: an option or renewal is not the same as an irrevocable customer obligation.

Check termination-for-convenience clauses, customer acceptance conditions, annual renewal dates, future appropriations, and variable consideration. A contract can be legally awarded yet still be delayed, reduced, renegotiated, or cancelled. If a company reports a funded and an unfunded amount, keep them separate in your model rather than adding them into one confidence-weighted total without explanation.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

RPO disclosure mechanics

RPO generally represents contracted revenue that has not yet been recognised because the related performance obligations remain unsatisfied. Read the footnote for the company’s exclusions, including any one-year practical expedient, and for the expected recognition schedule. The balance can be affected by contract duration, large bookings near period end, seasonality, foreign-exchange translation, and contract modifications. Two companies with identical RPO totals may therefore have very different revenue visibility.

4. Evaluate conversion and durability

Reconcile the balance across periods

Using a consistent definition, create a roll-forward:

  1. Record the opening backlog or RPO balance.
  2. Add new signed or otherwise qualifying obligations, identifying whether they are funded and whether options are included.
  3. Subtract revenue recognised from those obligations.
  4. Subtract disclosed cancellations, reductions, expirations, or foreign-exchange effects.
  5. Compare the calculated closing balance with the reported figure and investigate unexplained differences.

The arithmetic will not always be exact because companies may not disclose every component. Note what is missing instead of manufacturing a precise conversion rate.

Examine the time buckets

Ask management or the filing what amount is expected to be recognised within 12 months and what amount falls later. Compare that schedule with historical conversion: if only a small portion of a growing balance becomes revenue each year, the balance may be long-dated or dependent on renewals. Conversely, a high near-term share can support next-year revenue but may also create delivery pressure and working-capital needs.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Check whether the schedule assumes options will be exercised, appropriations will be approved, implementation milestones will be met, or customers will renew. Treat those assumptions as risk factors, not as guaranteed revenue. A point-in-time RPO balance does not promise delivery, collection, margin, or even recognition by a particular date.

Look for concentration and profitability

Read customer-concentration disclosures and identify whether one customer, contract, public-sector programme, or channel partner represents a material share of the balance. Review contract-level or segment-level margins where available. A low-margin contract can increase backlog while reducing future profitability; a fixed-price project can become unprofitable if labour or subcontractor costs rise. Backlog quality is therefore both a certainty question and a unit-economics question.

5. Use company disclosures as practical examples, not sector benchmarks

The following figures illustrate how differently companies define and report future obligations. They are not comparable benchmarks:

Gartner, 2025 Form 10-K $6.4 billion Unsatisfied or partially unsatisfied obligations under contracts longer than one year, at December 31, 2025 Excludes certain shorter contracts and reflects Gartner’s service mix and definition.
Rimini Street, 2025 Annual Report $652.9 million RPO at year-end 2025 Different company scale, contract duration, and disclosure policy.
Fortinet, 2025 Form 10-K $7.18 billion RPO at December 31, 2025 Security subscriptions, support, and other obligations have a different duration and margin profile.
Oracle, 2025 Form 10-K $137.8 billion RPO at May 31, 2025 Different fiscal year-end, scale, currency exposure, seasonality, and large-booking effects.

Oracle specifically discusses seasonality, large contract bookings, foreign exchange, and exclusions when explaining its RPO. Those factors show why a headline total should be read with its recognition schedule and footnote, not treated as an independent forecast.

6. Frame valuation with aligned definitions

Choose the denominator that fits the business

For an issuer with a current market price, calculate valuation using a clearly defined period and denominator:

  • Price-to-earnings: equity value divided by attributable net income. State whether earnings are trailing, forward, reported, or adjusted.
  • Enterprise value to operating earnings: enterprise value (equity value plus debt and similar claims, less cash where appropriate) divided by operating income or another explicitly defined operating measure.
  • Enterprise value to operating cash flow: useful when cash conversion is central, but specify whether cash flow is before or after working-capital movements and capital spending.
  • Free-cash-flow yield: free cash flow divided by equity value, with a clear definition of capital expenditure and recurring cash costs.

Do not mix a quarterly numerator with a full-year denominator, use an adjusted measure for one company and a reported measure for another, or compare enterprise-value multiples without aligning debt, leases, and cash treatment.

Match the peer set

Compare companies only after aligning the factors that drive economics:

Comparison axis What to align Investment question
Business mix Product, subscription/support, services, consulting, and project revenue Do the companies have similar duration, margins, and payment timing?
Earnings quality Revenue growth, gross and operating margins, net income versus OCF, and working capital Is the cheaper company actually converting earnings into cash?
Order-book definition Backlog versus RPO, funded versus unfunded work, options, and cancellation rights Are the headline totals measuring the same contractual scope?
Timing and conversion Recognition by period, historical realisation, renewal and award assumptions How much of the balance can support near-term revenue?
Valuation basis Enterprise or equity value, denominator, period, and adjustments Are the multiples mathematically comparable?
Risk and balance sheet Customer concentration, debt, liquidity, collection risk, and contract exposure What could impair the equity value or delay cash generation?

Why there is no universal IT-company multiple

The filings and disclosures used for this framework do not establish a single correct multiple for an IT company. A fast-growing, high-margin subscription vendor with net cash and strong cash conversion should not be valued on the same basis as a low-margin project contractor with debt, customer concentration, and unfunded options. Growth, recurring-revenue mix, margin durability, cash conversion, leverage, and contract risk all change the multiple investors can reasonably pay.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

For a named company, combine the multiple with an explicit operating forecast: revenue by business line, margin, working-capital investment, capital expenditure, tax, debt repayment, and share dilution. Then test a range of growth, margin, and conversion outcomes rather than presenting one unsupported fair value.

7. A practical end-to-end assessment workflow

  1. Define the business. Write down each revenue stream, customer type, contract duration, renewal mechanism, and payment pattern.
  2. Read the accounting notes. Record point-in-time versus over-time recognition, contract assets, contract liabilities, material judgements, and RPO exclusions.
  3. Build the earnings history. Calculate multi-year revenue growth, gross margin, operating margin, net margin, and the effect of acquisitions or unusual items.
  4. Reconcile cash. Compare net income with OCF and free cash flow; explain movements in receivables, deferred revenue, contract assets, payables, capitalised costs, and debt.
  5. Capture the order-book definition verbatim in your notes. Mark funded, unfunded, optional, cancellable, renewal-dependent, and variable amounts separately.
  6. Map conversion. Record the portion expected within 12 months, the later portion, and the assumptions behind the schedule.
  7. Check durability. Test customer concentration, contract profitability, termination rights, public funding, implementation capacity, and collection history.
  8. Select valuation measures. Choose equity- or enterprise-value methods that fit the company, define every adjustment, and use the same period across peers.
  9. Stress-test the thesis. Model slower growth, lower margins, delayed conversion, higher working-capital needs, a lost customer, and refinancing or dilution risk.
  10. Write the conclusion in conditions. State what must remain true for the earnings, cash flow, order book, and valuation to support the investment case.

8. Common analytical mistakes and how to correct them

Treating backlog as guaranteed revenue

Mistake: multiplying the backlog by a margin and adding it to next year’s forecast. Correction: separate firm and conditional amounts, apply the disclosed recognition schedule, and test cancellations, funding, renewals, and delivery capacity.

Using RPO as a bookings or cash metric

Mistake: interpreting RPO growth as proof that bookings, collections, or profits are growing at the same rate. Correction: reconcile RPO with recognised revenue, new contract additions, deferred revenue, receivables, and OCF.

Ignoring disclosure exclusions

Mistake: comparing one company’s RPO with another’s without checking short-term-contract exemptions, variable consideration, foreign exchange, or contract duration. Correction: document each issuer’s definition and label cells “not stated” when a comparable detail is not disclosed.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Calling an earnings multiple cheap without checking cash conversion

Mistake: buying a low P/E multiple even though receivables are rising, debt is increasing, or cash flow depends on advance billings. Correction: examine OCF, free cash flow, working capital, debt maturities, and the sustainability of the margin.

Comparing companies at different dates or currencies

Mistake: pairing a current market value with stale financials or comparing a December year-end with a May year-end as if the balances were simultaneous. Correction: use a common valuation date, state the fiscal period and currency, and adjust for subsequent events disclosed in later filings.

9. A concise checklist for an investment memo

  • What exactly does the company sell, and which streams are recurring?
  • When is each major stream recognised as revenue?
  • How have revenue, margins, net income, OCF, and free cash flow changed over several years?
  • What explains the gap between net income and OCF?
  • What does the issuer mean by backlog, order book, funded backlog, or RPO?
  • What is excluded, optional, cancellable, unfunded, or dependent on renewal?
  • How much is expected within 12 months, and how accurate has that schedule been historically?
  • Is the balance concentrated by customer, contract, geography, or programme?
  • Are the contracts profitable after labour, delivery, and support costs?
  • Which valuation denominator matches the business, and are peer definitions aligned?
  • What happens to the valuation if growth slows, margins fall, conversion is delayed, or working capital consumes cash?

The conclusion should follow from those answers, not from the order-book headline or a comparison with an arbitrary sector multiple. Earnings quality, cash generation, contract visibility, conversion timing, and valuation only become useful together when their definitions and dates are aligned.
