How the Home Sale Tax Exclusion Works When You Move Into a Rental Property

Moving out of a former main home and renting it does not automatically destroy your federal home-sale tax exclusion. In the usual case, you can still qualify if you owned the property and used it as your main home for at least two aggregate years during the five years ending on the sale date. However, depreciation from rental use is taxable, and some rental timelines can make part of the gain nonqualified. Your dates, basis, depreciation records, prior use of the exclusion and reason for sale determine the result.

What happens when a former home becomes a rental?

Section 121 of the Internal Revenue Code can exclude gain on the sale of a main home. The general ceiling is $250,000 for an eligible individual and up to $500,000 for qualifying married taxpayers filing jointly, subject to the applicable joint-return requirements. These are maximum exclusions, not automatic deductions from every sale.

The key question is whether the property was your main home for an aggregate two years during the five-year period ending on the sale date. The two years do not have to be consecutive. Renting the property after you move out does not, by itself, erase the residence use that came before it.

Even when the gain otherwise qualifies, you cannot exclude the portion attributable to depreciation allowed or allowable for rental use after May 6, 1997. Depreciation also lowers your adjusted basis, which can increase the gain you must calculate. Federal treatment is covered here; state taxes and your final liability depend on your jurisdiction and complete facts.

The two tests you must satisfy

Ownership test

You generally must have owned the property for at least two aggregate years during the five-year lookback ending on the sale date.

Use test

You generally must have used the property as your main home for at least two aggregate years in that same five-year period. Temporary absences can have special treatment, but do not assume every period away counts as residence use.

Prior-exclusion rule

Generally, you cannot have claimed a section 121 exclusion for another home sale during the two years before the current sale. This rule is separate from the ownership and use tests, so meeting the two-out-of-five requirement is not enough if you recently used the exclusion elsewhere.

Special rules can permit a reduced exclusion when the standard requirements or the two-year prior-sale restriction are not met. Qualifying work-related moves, health circumstances and unforeseen events are examples identified in IRS guidance. The reason for the sale and the surrounding facts must satisfy the applicable rule; an ordinary decision to move does not automatically qualify.

Why the date sequence matters

The same property can produce different tax results depending on when you bought it, lived in it, rented it and sold it. The table shows the main patterns.

Timeline Likely section 121 treatment Important limitation
Lived in the home for the first two years of the five-year window, then rented it for the remaining three years Ownership and use tests can still be met Depreciation after May 6, 1997 remains taxable; other requirements still apply
Used the home as a main residence, moved out, rented it, and sold while the last residence use remains within the five-year window The post-residence rental interval is generally excluded from the nonqualified-use definition The exception does not make depreciation excludable
Rented the property first, then moved in and used it as a main home Earlier rental time after 2008 and before the last main-home period can be nonqualified use Part of the gain may be allocated to that period
Owned and occupied it for less than two years, or sold within two years of a prior exclusion Full exclusion is generally unavailable A partial exclusion may apply only under a qualifying exception

Renting after you move out

IRS guidance gives a straightforward example: a taxpayer uses the property as a principal residence for the first two years of a five-year period and rents it for the following three. The taxpayer can still satisfy the ownership and use tests because the required residence use occurred within the lookback window.

This does not mean every dollar of appreciation is automatically excluded. You still have to compute gain, remove depreciation that cannot be excluded and check the prior-exclusion and other eligibility rules. The sale date is critical: once the last qualified residence use falls outside the five-year window, the two-year test can fail.

Nonqualified use: when rental time can reduce the exclusion

For periods after 2008, certain time when neither you nor your spouse used the entire property as a main home can be treated as nonqualified use. A common example is buying a property as a rental, renting it for several years, then moving in and selling it. Rental time before the final period of main-home use can affect how much gain is eligible.

There is an important post-residence exception. The period after the last date you or your spouse used the property as a main home during the five-year period ending on the sale is excluded from the definition of nonqualified use. Publication 523 illustrates this with a taxpayer who lived in the home, moved out, rented it and sold while the prior residence use remained in the five-year window. The rental interval after that last qualified use is not treated as nonqualified use under that rule.

The exception addresses the character of the rental period; it does not override the separate depreciation rule. Keep the acquisition, occupancy, move-out, rental and sale dates on a single timeline before attempting an allocation.

Depreciation is the part you cannot exclude

Depreciation allowed or allowable for rental use after May 6, 1997 is not eligible for the section 121 exclusion. “Allowed or allowable” matters: the tax rules can require an adjustment even when a deduction was not actually claimed but should have been claimed.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Rental depreciation also reduces adjusted basis by the amount of depreciation deductions. A lower basis generally produces a larger calculated gain when you sell. For that reason, the exclusion analysis and the basis calculation must be done together rather than treating depreciation as a separate afterthought.

Retain depreciation schedules, rental returns and basis records. If the depreciation you claimed differs from the amount that was allowable, IRS guidance describes an evidence-dependent distinction, so your records and the facts behind the discrepancy matter.

How to calculate the taxable and excludable parts

  1. Establish the sale proceeds. Start with the amount realized from the sale and account for transaction items that belong in the calculation.
  2. Reconstruct adjusted basis. Begin with your acquisition basis and apply the required basis adjustments, including the reduction for depreciation allowed or allowable.
  3. Compute total gain. Subtract adjusted basis from the amount realized. Do not assume the result is the amount you can exclude.
  4. Mark each use period. Put ownership, main-home occupancy, rental use and any business use on a dated timeline. Identify whether rental use occurred before or after the last qualified residence period.
  5. Separate nonqualified-use gain when required. Apply the applicable allocation method in the current-year Publication 523 worksheets to any post-2008 nonqualified period that falls within the relevant timeline.
  6. Remove depreciation gain. The depreciation-related portion after May 6, 1997 remains taxable even if the rest of the gain qualifies.
  7. Apply the section 121 ceiling. Compare the remaining eligible gain with the $250,000 individual or potentially $500,000 qualifying-joint-return maximum, and verify every eligibility condition.
  8. Check for a reduced-exclusion exception. If you did not meet the normal tests, review whether a qualifying work, health or unforeseen-circumstance rule applies before relying on a partial exclusion.

Publication 523 contains worksheets for gain, basis, depreciation, nonqualified use and the excludable balance. Use the edition for the year of sale rather than an older worksheet.

What to report on your tax return

The correct forms depend on how the property was used, the type of gain and the facts of the sale. IRS guidance identifies Form 4797, Form 8949 and Schedule D as forms that may be involved. A former rental can require treatment for both the excluded home-sale gain and the depreciation-related gain.

Separate rental or business space inside the home

The analysis can change if you rented only a room, an accessory area or another separate portion while living in the rest of the property. The relevant comparison is whether the entire property was used as your main home and how the rented portion was treated for depreciation and basis. Keep records that identify the area, dates, income and expenses rather than treating a partial rental as identical to renting the whole house.

The same two-out-of-five residence concept may still be relevant, but allocation and depreciation issues can be more complicated when only part of the property produced rental or business income.

A practical recordkeeping checklist

  • Closing statement and purchase documents establishing original basis.
  • Records of capital improvements that increase basis.
  • Move-in, move-out and sale dates.
  • Lease agreements and dates the property was available for rent.
  • Annual depreciation schedules and tax returns showing deductions.
  • Evidence of any depreciation that was allowable but not claimed.
  • Documentation of a qualifying work, health or unforeseen circumstance if seeking a reduced exclusion.
  • Records showing whether you or your spouse claimed a home-sale exclusion during the preceding two years.

Organizing these items before filing helps reconcile the sale calculation with earlier rental returns and makes it easier to explain any allocation.

Worked timeline examples

Example 1: Residence first, rental second

You own and occupy the property as your main home for two years, move out, rent it for three years and sell at the end of year five. The basic ownership and use tests can be satisfied. The rental period after your last qualified residence use falls within the post-residence exception to nonqualified use, but depreciation allowed or allowable after May 6, 1997 is still not excludable. You must also check the prior-exclusion rule and calculate gain using the reduced basis.

  • Comfortable Non-Slip Grip:The ergonomic pen barrel has a soft rubberized coating for a comfortable, non-slip grip, so you won't get fatigued even after long hours of writing.

Example 2: Rental first, residence second

You buy the property as a rental, rent it for several years, then move in for two years and sell. The two years of residence may satisfy the basic use test if they fall inside the five-year window, but the earlier post-2008 rental period before the last main-home use can be nonqualified use. The gain attributable to that period may not be eligible for exclusion, in addition to the separate depreciation limitation.

Example 3: Less than two years of residence

You live in the property for 18 months, then sell because of a qualifying work relocation. The full exclusion is not available under the normal two-year test, but a reduced exclusion may be possible if the move and circumstances meet the specific exception. The calculation is fact-dependent; do not assume any move qualifies.

Common mistakes to avoid

  • Counting two years from the move-out date without checking the sale date. The test looks backward five years from the sale.
  • Assuming rental use automatically creates nonqualified use. The post-residence period after the last qualified use has a specific exception.
  • Ignoring depreciation because the gain is below $250,000. Depreciation after May 6, 1997 is separately ineligible for exclusion.
  • Using the $500,000 figure automatically. The higher ceiling requires qualifying married taxpayers filing jointly and satisfaction of the applicable conditions.
  • Forgetting a prior exclusion. A sale within two years of claiming the exclusion on another home can block the full benefit.
  • Using an old form or worksheet. Tax forms and Publication 523 instructions change by tax year.

When professional help is worthwhile

Consider a tax professional when the property changed from rental to residence, was partly rented, was owned jointly, had substantial improvements, has incomplete depreciation records or involves a large gain. Those facts require coordinating dates, basis, allowable depreciation, nonqualified-use allocation and the correct reporting forms. A professional cannot replace the statutory tests, but can help document how your facts fit them.

Federal scope and tax-year caution

This explanation covers federal section 121 rules reflected in IRS Publication 523 and related IRS guidance. State income-tax treatment can differ, and your final federal liability depends on facts not stated here, including filing status, ownership, prior exclusions, improvements and the exact sale year. Recheck Publication 523 and the current form instructions for the tax year in which the sale closes.
