How Student Loan Interest, Capitalization, and Amortization Work

Student loan interest usually accrues each day on your unpaid principal. Your payment is generally applied to accrued interest first and then to principal. Capitalization is different: it adds unpaid interest to principal, so future interest is charged on a larger balance. Amortization is the schedule that gradually pays interest and principal over a defined term. Understanding the order of those events explains why a balance can grow, why early payments may reduce principal slowly, and how to check whether your repayment plan is actually lowering what you owe.

This guide focuses on U.S. federal loans. Private loans and older federal loans can use different contracts, capitalization triggers, payment rules, and interest calculations, so your promissory note and servicer account control for an individual loan.

The four balances and processes to keep separate

Principal

Principal is the amount you borrowed that remains unpaid. It is the base used to calculate interest. Each loan can have its own principal balance and interest rate, even when several loans appear in one federal account.

Accrued interest

Accrued interest is the interest that has accumulated since the last payment or other account event. It can be owed before it is added to principal. For example, interest may build while you are in school, in a grace period, deferment, or forbearance, depending on the loan type and status, even when no monthly bill is due.

Capitalized interest

Capitalization is the transaction that adds unpaid accrued interest to principal. Federal Student Aid describes the result this way: “When your unpaid interest capitalizes, it increases the outstanding principal amount due on your loan.” After capitalization, the added amount is treated as principal for future interest calculations. That can increase the total cost and, on a fixed schedule, the required payment.

Amortization

Amortization is the planned repayment of interest and principal over a term. On a traditional fixed-payment schedule, each payment covers interest accrued between payments first. Whatever remains is applied to principal. The schedule is designed to retire the balance by the end of the term, but the exact allocation depends on your balance, rate, payment dates, fees, repayment plan, and servicing rules.

How daily federal student-loan interest is calculated

Federal Student Aid calls Direct Loans “daily interest” loans. Its basic calculation is:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Interest accrued = unpaid principal × (annual interest rate ÷ 365.25) × number of days since the last payment

The annual rate is converted to a daily factor, then multiplied by the unpaid principal and the elapsed days. Your loan’s rate and balance determine the result. Some servicer displays use an approximation based on 365 days, so a displayed daily amount may differ slightly from a calculation using 365.25.

Interest does not automatically become principal merely because it accrues. Until a capitalization event occurs, it remains a separate accrued-interest amount. A payment can therefore reduce accrued interest without changing principal, especially early in repayment.

Federal Student Aid’s illustrative calculation

Federal Student Aid gives an example using a $10,000 Direct Unsubsidized Loan at a 6.8% annual rate. The stated daily interest is $1.86. After six months, $340 of unpaid interest capitalizes, producing a $10,340 balance. Daily interest then rises to $1.93 because the calculation uses the higher principal. These figures illustrate the mechanics; they are not a current rate quote or a personalized repayment estimate.

Stage Principal used for calculation Daily interest in the example
Before capitalization $10,000 $1.86
After $340 capitalizes $10,340 $1.93

What happens when a payment posts

A simple monthly sequence looks like this:

  1. Interest accrues on the unpaid principal during the days since the previous payment.
  2. Your payment is applied to unpaid accrued interest first.
  3. Any remaining amount reduces principal.
  4. The next period’s interest is calculated from the remaining principal, unless a capitalization event changes it.

If the payment is larger than the interest accrued, principal falls. A lower principal generally produces less interest in later periods. If the payment only covers interest, principal does not decline. If it is smaller than the interest that accrued, unpaid interest remains and the balance can grow.

Actual application can be affected by payment timing, multiple loans, fees, partial payments, and your servicer’s allocation rules. Review the transaction history for each loan rather than assuming one payment was divided evenly across all loans.

When student-loan interest capitalizes

Capitalization rules depend on the federal program, the loan holder, and the event that changes your status. Federal Student Aid’s current overview identifies events for Direct and Federal Family Education Loan (FFEL) loans managed by the U.S. Department of Education, including capitalization after a deferment on an unsubsidized loan and in certain Income-Based Repayment circumstances. It also lists additional possible events for FFEL loans that are not managed by the Department of Education.

These rules have changed over time. An event that applied to an older loan or a former repayment plan may not apply to every current Direct Loan. Do not infer a capitalization date from a generic calendar or from another borrower’s account. Ask your servicer which event applies, the amount scheduled to capitalize, and whether you can pay the accrued interest before that date.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Why capitalization is expensive

Suppose $500 of accrued interest capitalizes. The $500 is no longer merely an amount to clear; it becomes part of principal. Every later daily-interest calculation includes that additional principal until it is repaid. The effect compounds through the repayment schedule even though the original interest was incurred earlier.

Capitalization is not the same as accrual

  • Accrual: interest is being added to the amount owed as time passes.
  • Capitalization: unpaid accrued interest is added to principal.
  • Payment: money is applied, generally to accrued interest before principal.

Interest can accrue for months without capitalizing. Conversely, a capitalization event can turn a previously separate accrued-interest balance into principal in one account transaction.

Negative amortization: why a balance can rise during repayment

Negative amortization occurs when your required payment is less than the interest accruing between payments. The payment is made, but it does not cover all newly accrued interest. The unpaid portion accumulates, and the balance can increase even though you are making every required payment.

What happens to the unpaid interest

Whether that unpaid interest later capitalizes, receives a subsidy, or is eligible for forgiveness depends on the repayment plan and applicable rules. Do not assume that every unpaid amount is immediately added to principal. Your account may show separate principal and accrued-interest figures, and those figures can change at different times.

How to recognize it

  • Compare the interest accruing during a billing period with the required payment for that period.
  • Check whether the principal is unchanged or higher after a payment posts.
  • Look for separate accrued-interest and principal lines in your servicer statement.
  • Confirm whether a capitalization event is scheduled or has already occurred.

Subsidized, unsubsidized, PLUS, Direct, and FFEL loans

The label on a loan affects who is responsible for interest during specific periods and which capitalization rules may apply. Subsidized and unsubsidized loans are not interchangeable: interest treatment during in-school periods, grace periods, deferments, and other statuses can differ. Unsubsidized loans can accrue interest while you are in school and during a grace period.

Comparison point Why it matters
Subsidized versus unsubsidized Responsibility for interest during qualifying in-school and other status periods differs by loan type.
Direct versus FFEL Capitalization events and account administration can differ, especially for FFEL loans not managed by the Department of Education.
PLUS loans They have their own loan terms and interest history; check the promissory note and account record rather than applying another loan’s assumptions.
Federal versus private Private contracts may use different rates, grace periods, capitalization language, payment allocation, and deferment rules.

Most federal loan rates are fixed for the life of that particular loan, but the rate depends on the loan type and disbursement period. A borrower with several disbursements can therefore have multiple fixed rates and balances.

How to read an amortization schedule

An amortization schedule projects each payment’s interest and principal portions. The first payments often contain a larger interest share because interest is calculated on the highest principal balance. As principal declines, the interest portion generally falls and the principal portion rises, provided the payment and rate remain stable and no capitalization or other account change intervenes.

Use these columns when reviewing a schedule or statement:

  • Beginning principal: the principal at the start of the period.
  • Interest charged: interest accrued for the period.
  • Payment: the amount received and its posting date.
  • Interest paid: the part of the payment that clears accrued interest.
  • Principal paid: the remainder applied to principal.
  • Ending principal: the new principal used for later interest calculations.

A projected schedule is not a guarantee. A late or early payment, a deferment, forbearance, fee, capitalization event, rate change on a non-fixed loan, or repayment-plan change can make the actual account diverge from the projection.

How to compare repayment options

Comparing monthly payments alone can be misleading. Evaluate each option on the following dimensions:

Question What to compare
How much is borrowed? Principal balance for each loan, not only the combined account total.
What rate applies? The fixed or variable annual rate for each loan and the period it covers.
How long is repayment? Scheduled term and projected payoff date.
How much interest accrues? Interest between payments at the current principal and rate.
Does the payment cover interest? Whether the required payment is at least the interest accruing for that period.
Can interest capitalize? Status changes or plan rules that could add unpaid interest to principal.
What is the total repayment? Total of scheduled payments, including the cost of extending the term.

A plan with a lower required payment can cost more overall if it extends repayment or permits negative amortization. A plan with a higher payment can reduce principal faster, but only if the payment is affordable and consistently made.

Why your balance may be growing

  1. Check the principal and accrued-interest lines. Determine whether the increase is unpaid interest, a capitalization transaction, fees, or a posting correction.
  2. Check the daily rate and elapsed days. Multiply your unpaid principal by the annual rate divided by 365.25, then by the days since the last payment. Allow for a servicer’s 365-day approximation.
  3. Compare the required payment with the period’s interest. If the payment is smaller, negative amortization is possible.
  4. Review status changes. A deferment, forbearance, grace-period end, or repayment-plan change can alter accrual or trigger capitalization under rules specific to the loan.
  5. Inspect the payment history. Confirm the date received, amount applied to interest, amount applied to principal, and any allocation among multiple loans.
  6. Ask the servicer for a written explanation. Request the applicable capitalization event, effective date, amount, and the loan-program rule supporting it.

Ways to limit interest and avoid surprises

  • Monitor principal and accrued interest separately every billing cycle.
  • When affordable, pay more than the amount of interest accruing so part of the payment reaches principal.
  • Before a status change that may capitalize interest, ask whether paying the accrued amount beforehand is permitted and how the payment will be applied.
  • Keep records of payment dates and confirmations, especially when paying multiple loans.
  • Use your servicer’s payoff quote for a specific date; daily accrual means the amount changes with time.
  • Base decisions on total repayment and payoff time, not only the required monthly amount.

Private loans, older loans, and changing federal rules

This federal-loan framework is not a substitute for a private-loan contract. Private lenders may capitalize interest at different times, use different day-count conventions, or apply payments under different hierarchies. Older federal loans can also retain program-specific rules that are not reflected in a newer Direct Loan example.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Federal repayment information has been changing, including announced changes around July 1, 2026. Available plans and capitalization treatment can depend on whether a loan is new or existing, its disbursement period, status, and holder. Because broad summaries may become outdated, verify the current rule against your loan type, promissory note, servicer account history, and current Federal Student Aid guidance.

A practical account check

For each loan, write down the unpaid principal, annual rate, accrued unpaid interest, next payment date, required payment, repayment plan, and current status. Calculate an approximate daily interest amount, compare it with the payment, and identify any scheduled capitalization event. This short record lets you distinguish ordinary accrual from negative amortization and from a true increase in principal.
