How Short-Term Debt Funds Compare With Liquid and Money Market Funds (India, 2026)

Choose by cash horizon, not by the label alone. Liquid funds restrict investments to debt and money-market securities maturing within 91 days, while money-market funds use a broader set of short-term instruments whose returns follow prevailing short-term rates. A short-term debt fund can hold somewhat longer or more credit-sensitive securities, adding potential return drivers—and additional interest-rate, credit and liquidity risk. None of these categories guarantees principal, an instant bank credit or a fixed return.

The right comparison is the scheme’s current portfolio, duration, credit quality, redemption terms, expenses and tax treatment. Category names set broad constraints; they do not predict performance.

What each fund category is designed to hold

Indian mutual-fund categories are defined by portfolio constraints, not by a promise about investor outcomes. Read the scheme’s latest information document, portfolio disclosure and riskometer before investing. The same broad label can conceal meaningful differences in issuers, duration, liquidity and expenses.

Liquid funds

Under the Securities and Exchange Board of India (SEBI) categorisation reproduced by the Association of Mutual Funds in India (AMFI), a liquid fund invests only in debt and money-market securities with maturities of up to 91 days. The cap generally limits interest-rate duration compared with funds holding longer bonds. It does not remove issuer-default, liquidity, valuation or operational risk. A 91-day maturity ceiling is not a guarantee that a redemption reaches your bank account immediately.

See AMFI’s category description at Categorization of Mutual Fund Schemes. Check the current scheme document for the fund’s eligible instruments, valuation method, cut-off time, settlement process and any instant-redemption facility.

Money-market funds

AMFI describes money-market instruments as including commercial paper, commercial bills, treasury bills, government securities with unexpired maturity of up to one year, call or notice money, certificates of deposit, usance bills and other instruments specified by the Reserve Bank of India. AMFI’s general overview also describes liquid, overnight and money-market schemes as investing in instruments with maturities not exceeding 91 days. These statements address different aspects: one explains the money-market instrument universe, while the other describes a general scheme overview. Because category rules and portfolio constraints must be read together, check the current SEBI definition and the individual scheme’s holdings rather than assuming every money-market fund has the same maturity profile.

AMFI says returns for these schemes depend on the short-term interest rate prevailing in the market. That is a market-linked outcome, not an assured rate. A fund may hold government and privately issued instruments with different credit and liquidity characteristics, so compare the actual portfolio, not just the category name.

Short-term debt funds

“Short-term debt fund” is often used as an informal description. For a specific investment, use the exact current SEBI category name and its prescribed Macaulay-duration requirement. Do not treat “short duration”, “low duration”, “ultra-short duration” and generic short-term wording as interchangeable. Their permitted duration ranges, portfolio construction and risk can differ.

AMFI says the primary focus of short-term debt funds is coupon income. A portfolio may combine income from predominantly short-term securities with some longer securities seeking price appreciation. That construction can create more interest-rate sensitivity than a 91-day-constrained liquid portfolio. A higher portfolio yield may also indicate greater exposure to lower-rated issuers, concentrated borrowers or less-liquid securities. Coupon income is therefore only one part of the risk-and-return picture.

Why the labels can mislead

Maturity, duration and category are related but distinct. A security’s maturity is the date on which its principal is due. Macaulay duration is a time-weighted measure of when a bond’s cash flows are received. Modified duration estimates the approximate percentage price change for a change in yield. A portfolio can have a short final maturity but a different duration because coupons and interim cash flows arrive earlier. Never substitute the 91-day liquid-fund maturity rule for a duration figure.

Category limits also do not describe every practical feature. Two schemes in a similar category may differ in credit ratings, issuer concentration, cash levels, derivatives use, expenses, valuation and redemption arrangements. The latest monthly portfolio and factsheet are more informative than an old advertisement or a trailing-return table.

Side-by-side comparison

Feature Liquid fund Money-market fund Short-term debt fund
Core constraint Debt and money-market securities maturing up to 91 days. Short-term money-market instruments; confirm the current category rule and holdings. Exact SEBI category and duration band must be checked; “short-term” is not one universal category.
Main return drivers Accrued income and very short-term market pricing. Prevailing short-term rates and instrument income. Coupon income plus possible price changes from duration and credit spreads.
Rate sensitivity Usually lower because maturities are short. Usually short, but varies with the actual portfolio. Can be materially higher when duration is longer.
Credit exposure Still present; inspect issuers and ratings. Depends on instruments and issuers selected. May be higher when the manager seeks additional yield.
Liquidity comparison Review settlement, cut-offs, liquidity buckets and any instant facility. Review the same terms and the liquidity of each instrument. Longer or less-liquid holdings may make a sale during stress more costly.
Best comparison starting point Very near-term cash need and redemption mechanics. Very near-term cash need and current money-market portfolio. Cash horizon long enough to tolerate NAV movement, plus duration and credit review.

Match the fund to when you need the money

Cash needed in days or a few weeks

Start with a liquid or money-market scheme whose operational terms fit the withdrawal. Verify cut-off time, applicable net asset value (NAV), settlement convention, minimum amount, exit load and whether an instant-redemption facility has separate limits. An instant facility, where offered, is an operational feature—not evidence that the underlying portfolio is risk-free. Confirm that your bank account is registered and that weekends and exchange holidays do not alter the expected credit date.

If the amount is a true emergency reserve, also consider whether the redemption process is simple enough to use under stress. A marginally higher recent yield is not a reason to accept a portfolio or transaction process you cannot explain.

Cash needed over several months

A short-term debt scheme may offer a broader opportunity set, but its NAV can react more to interest-rate changes and credit events. Compare current duration, maturity distribution and issuer concentration with the date on which you expect to withdraw. If a fixed date is critical, avoid assuming that a category label will protect the value on that date. A bond fund may be down at the exact time you need the money even if its securities are expected to mature later.

Uncertain timing or emergency reserves

Separate emergency liquidity from money intended for a known future expense. Keep the portion that must be available immediately in an arrangement whose redemption process you understand. Do not use a longer-duration or credit-sensitive debt fund simply because its recent yield appears higher. For uncertain timing, evaluate how a stressed market could affect both NAV and the ability to sell securities.

How interest rates affect the comparison

SEBI investor material explains that longer duration generally means larger price fluctuations when rates move: rising yields usually pressure bond prices, while falling yields can support them. Therefore, a short-term debt fund may outperform a liquid fund when its extra duration is rewarded by falling or stable yields, and underperform when yields rise. Those are mechanisms, not forecasts. The income earned from coupons can cushion, but not necessarily offset, a price decline.

Duration exposure changes as securities age, are replaced and are bought or sold. Review the latest disclosed Macaulay or modified duration rather than relying on the fund’s name. If a fund has a material allocation to floating-rate or variable-rate instruments, understand how that feature affects sensitivity; do not assume all short-term securities behave identically.

Read SEBI’s January 2026 investor material on debt and money-market risks at SEBI’s debt and money-market risk education document.

Credit risk can dominate a small yield difference

Coupon income is not the same as safe income. Review each scheme’s rating mix, issuer names, exposure to a single borrower or group, sector concentration, and any downgraded, restructured or defaulted holdings. A fund can have a short average maturity and still lose value because an issuer’s credit quality deteriorates. Rating agencies can change ratings, and a manager may need to sell a security when market liquidity is poor.

Compare yield-to-maturity only as a snapshot of the portfolio’s gross yield assumptions. It is not a promised investor return: holdings mature, prices change, defaults can occur and expenses and taxes reduce what you receive. Ask whether a higher yield appears to come from duration, lower ratings, concentration, illiquidity or a temporary holding. A lower-yielding portfolio may be more appropriate if preserving flexibility is more important than seeking incremental income.

Liquidity, redemption and operational checks

Before investing, open the scheme information document and current product disclosure and check:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • Applicable purchase and redemption cut-off times and which NAV rule applies.
  • Expected settlement time and the bank-account registration requirements.
  • Any exit load, graded withdrawal charge or minimum redemption amount.
  • Whether the scheme discloses stress tests, liquidity buckets and concentration limits.
  • How weekends, exchange holidays and exceptional market conditions affect processing.
  • Whether an instant-redemption feature has a per-day, per-investor or scheme-level limit and what happens to the balance of the order.
  • How the scheme handles valuation of securities that are difficult to trade.

SEBI has a dedicated risk-management framework for liquid and overnight funds. It is available at SEBI’s September 20, 2019 circular. A fund’s ability to sell securities is not the same as a bank deposit’s contractual withdrawal promise. Operational convenience should be assessed separately from investment risk.

Costs and plan selection

Compare the direct and regular plan expense ratios when both are available to you, along with transaction charges and any exit load. Direct plans generally avoid distributor commissions, while regular plans may include distribution costs; confirm the current documents and the service you receive rather than assuming one plan is universally preferable.

A lower expense ratio does not compensate for a portfolio whose duration or credit risk is unsuitable for your horizon. Examine the latest factsheet for average maturity, Macaulay or modified duration where disclosed, portfolio yield, cash levels, the ten largest issuers, rating distribution and any exposure to a single group. Compare like with like: a portfolio with more cash or higher-quality government securities may have a lower yield but a different risk profile.

Tax treatment: category is not enough

For financial year 2025–26, AMFI summarises the amended Section 50AA “specified mutual fund” definition as covering funds investing more than 65% in debt and money-market instruments, and funds investing at least 65% in qualifying funds. The tax result depends on the applicable law, acquisition date and your circumstances; verify the current rule and obtain professional advice for a transaction-specific answer. A scheme’s name does not by itself establish how your gain will be taxed.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Keep records of purchase dates, switches, redemptions, dividends or income distributions and transaction costs. Tax treatment can differ when holdings were acquired under different rules or when the portfolio’s qualifying composition changes. Do not make a holding-period decision solely to obtain a presumed tax result.

AMFI’s tax overview is at Tax Regime for Mutual Funds. Do not infer your final tax merely from “liquid”, “money-market” or “short-term” in a scheme name.

A practical selection checklist

  1. Write down the cash date. Separate money needed immediately, within months and for longer goals. Note whether the date is flexible.
  2. Confirm the exact SEBI category. Ignore informal labels and read the current scheme document and stated duration requirement.
  3. Check duration and maturity. Use the disclosed figures; do not substitute one measure for another. Compare the figure with your withdrawal date.
  4. Inspect credit exposure. Review ratings, issuers, concentration, sector exposure and any stressed holdings.
  5. Read redemption terms. Confirm cut-offs, applicable NAV, settlement, loads, minimums and holiday treatment.
  6. Assess liquidity under stress. Read liquidity buckets, stress-test disclosures and the proportion in instruments that may be hard to sell.
  7. Compare expenses and portfolio yield. Treat yield-to-maturity as an estimate, not a return promise, and compare direct and regular plans.
  8. Check tax for your acquisition date. Rules can change and may apply differently across investors.
  9. Use diversification. Do not place an emergency reserve in a scheme whose risks or processing you cannot explain.
  10. Set a review trigger. Recheck the portfolio after a major rating change, duration shift, change in your cash date or change in tax rules.

Common mistakes to avoid

  • Calling any debt fund risk-free, capital-protected or equivalent to a savings account or fixed deposit.
  • Assuming longer duration automatically means higher returns.
  • Comparing only trailing returns while ignoring current duration, credit quality, liquidity and costs.
  • Confusing security maturity with Macaulay or modified duration.
  • Assuming a 91-day liquid-fund limit means every redemption is instant.
  • Reading the money-market instrument list as a guarantee that every scheme holds the same instruments or maturities.
  • Using yield-to-maturity as a forecast of your personal return.
  • Ignoring issuer concentration because the fund’s average maturity is short.
  • Choosing a named fund as “best” without considering your own horizon and risk capacity.
  • Relying on an old factsheet, tax article or category description when current disclosures are available.

Bottom line for three typical decisions

Your situation What to examine first
Money may be required almost immediately Liquid or money-market portfolio, redemption cut-offs, settlement, bank registration and liquidity disclosures.
Money is likely to remain invested for months and you accept NAV movement Short-term scheme’s exact category, duration, credit quality, concentration, liquidity and expenses.
You are comparing a higher advertised yield Whether the difference comes from duration, credit risk, liquidity risk, expenses or a temporary portfolio position.

The category is a starting filter, not a verdict. Match the fund’s current risks and operating terms to the date and certainty of your cash need, and recheck the documents when circumstances change.

Frequently Asked Questions

Is a liquid fund safer than a money-market fund?

Neither category is risk-free. A liquid fund has a clear 91-day security-maturity ceiling, while a money-market fund’s actual risk depends on its permitted instruments and current holdings. Compare issuers, ratings, duration and redemption terms.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Can a short-term debt fund lose money when interest rates rise?

Yes. Longer duration generally produces larger price movements, and rising yields usually reduce bond prices. Credit downgrades or liquidity stress can also reduce NAV, regardless of rate direction.

Does a 91-day liquid-fund limit guarantee same-day withdrawal?

No. The limit concerns security maturities. Cut-off times, applicable NAV, settlement, bank processing and any facility-specific rules determine when money reaches you.

Are debt-fund returns guaranteed like a deposit?

No. Debt-fund returns vary with interest income, security prices, duration, credit quality, expenses and market conditions.

What is the difference between maturity and duration?

Maturity is when a security’s principal is due. Macaulay duration weights the timing of all cash flows, while modified duration estimates price sensitivity to a yield change. They are not interchangeable.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Can a short-term fund have credit risk even if its maturity is short?

Yes. A short maturity limits one type of interest-rate exposure but does not prevent an issuer from being downgraded or defaulting. Review ratings, issuers, concentration and stressed holdings.

Is money-market fund risk determined only by the list of eligible instruments?

No. The eligible universe is only a starting point. A scheme’s actual issuers, maturities, ratings, concentration, cash level and liquidity determine much of its current risk.

Should I choose the fund with the highest yield-to-maturity?

Not automatically. Yield-to-maturity is a portfolio snapshot, not a promised return. A higher figure may reflect longer duration, lower credit quality, concentration or less liquidity.

What should I check before redeeming for an emergency?

Check the applicable cut-off and NAV, settlement timing, bank registration, minimums, exit loads, instant-redemption limits, weekends and holidays. Keep an emergency allocation in a process you can use confidently.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Does a direct plan always produce a better outcome?

A direct plan may have a lower expense ratio because it does not include distributor commission, but suitability depends on the portfolio, service needs, transaction costs and your ability to manage the investment.

How does Section 50AA affect these funds?

AMFI summarises the FY 2025–26 definition as covering funds investing more than 65% in debt and money-market instruments and funds investing at least 65% in qualifying funds. Verify the current law, acquisition date and personal circumstances before calculating tax.

Is a short duration fund the same as a short-term debt fund?

No. Informal usage can blur categories. Check the exact current SEBI scheme name and its prescribed Macaulay-duration band; do not infer the rule from a similar-sounding label.

The Bottom Line

Use a liquid or money-market fund only after checking its actual holdings and redemption mechanics for near-term cash. For money that can remain invested for months, a short-term debt category may add coupon and price-return opportunities but also more duration, credit and liquidity risk. Compare current disclosures, costs and tax rules rather than relying on a fund label or recent yield.
