How Rising Interest Rates Affect Technology Stock Valuations

Rising interest rates usually put more pressure on technology-stock valuations because they increase the rate used to discount future cash flows, and many technology companies derive a large share of their estimated value from earnings expected years in the future. Higher rates can also increase interest expense, make new projects harder to justify and reduce investors’ willingness to pay high price-to-earnings (P/E) multiples. The effect is not automatic or uniform: stronger expected economic growth can lift earnings forecasts, while a falling equity risk premium can offset some or all of the valuation pressure.

The basic valuation channel: higher rates reduce the present value of future cash flow

A share is worth the present value of the cash that investors expect the company to generate in the future. To convert a future dollar into today’s value, analysts discount it at a rate that reflects both a relatively safe interest rate and compensation for taking equity risk. The Federal Reserve describes this relationship as follows: “The discount rate for a risky asset equals the interest rate on a safe asset plus a risk premium, which compensates investors for the risk of losses from holding the risky asset.”

When Treasury yields or another risk-free benchmark rises, the discount rate generally rises unless the equity risk premium falls enough to offset it. A higher discount rate makes each future dollar worth less today. The mechanical effect is strongest for cash flows that arrive far in the future.

For an illustration—not a forecast—suppose an investor expects to receive $100 in 10 years. Discounted at 5%, that payment is worth about $61.39 today. At 6%, it is worth about $55.84, a decline of roughly 9%. A company whose value depends heavily on cash flows in years 8 through 15 can therefore lose valuation even if its long-term business plan has not changed.

Why growth-oriented technology stocks are often more rate-sensitive

Technology companies frequently reinvest heavily in software, research, data centers, sales capacity or new products before those investments produce substantial profits. Their current earnings may be modest relative to the profits investors expect later. This gives them a longer valuation duration: a larger proportion of estimated value sits in distant cash flows.

A mature technology business that distributes most of its cash now has a shorter duration than an early-stage company expected to scale rapidly over a decade. The first company’s valuation is anchored more by near-term results; the second is more exposed to changes in discount rates, long-term growth assumptions and the risk premium.

Cash-flow profile Typical valuation exposure when rates rise Reason
Established, profitable company with substantial current free cash flow Lower duration sensitivity, although debt and demand effects still matter More value comes from near-term cash generation
Fast-growing company reinvesting heavily Higher duration sensitivity More value depends on profits expected several years ahead
Pre-profit company funded externally High valuation and financing sensitivity Future cash flows are distant and the business may need capital before reaching them

This is a framework, not a rule that every technology subsector moves together. A profitable chip supplier, a subscription-software company, an unprofitable platform and a hardware manufacturer can have very different cash-flow timing and balance-sheet risks.

How rates change P/E multiples and the equity risk premium

Investors often express valuation through the P/E ratio: the price paid for each dollar of expected earnings. The Federal Reserve notes that “P/E multiples are, of course, also determined by discount rates.” If the discount rate rises while expected earnings stay unchanged, the multiple investors are willing to pay generally contracts.

Two other variables determine whether the contraction is mild or severe:

  • Expected earnings growth: If analysts raise future profit forecasts because the economy or the company’s market is improving, that increase can counter a higher discount rate.
  • Equity risk premium: This is the extra return investors demand for owning risky shares instead of a safe asset. A falling risk premium can support valuations; a widening premium amplifies the pressure from higher risk-free yields.

The Federal Reserve’s asset-valuation framework allows for all of these forces at once. Asset prices can rise because expected payoffs increase, discount rates fall, risk premiums fall, or some combination occurs. Consequently, a rate increase does not guarantee a stock-price decline. The market’s interpretation of why rates are rising matters.

Higher rates also affect technology-company earnings and investment

Interest expense and refinancing

Companies with floating-rate loans pay more interest when benchmark rates reset higher. Businesses that must refinance maturing debt may face a higher coupon even if their existing borrowing is fixed. The resulting expense reduces pre-tax income and, after taxes, net earnings and cash available for investment.

Project hurdle rates

Corporate investment decisions use a hurdle rate: a minimum expected return required to compensate for financing costs and risk. When the cost of capital rises, a data-center expansion, acquisition, product launch or research program may no longer clear that threshold. Management can delay, reduce or cancel projects, slowing future growth.

Historical profit evidence

A 2023 Federal Reserve Board paper examining 1989–2019 found that lower interest expenses and lower corporate tax rates mechanically explained more than 40% of the real growth in corporate profits over that period. The finding is a historical decomposition, not a forecast for an individual technology company. It demonstrates why financing costs can influence reported profits independently of sales.

The same Federal Reserve analysis concluded that the decline in risk-free rates alone accounted for all of the expansion in P/E multiples in its study. That result describes the period and methodology examined; it does not mean future multiple changes will be driven by risk-free rates alone.

Which interest rate matters for technology valuations?

The federal-funds rate is the central bank’s overnight policy rate, but it is not the only rate investors should watch. Long-term borrowing costs depend on expectations for future monetary policy, inflation and economic activity. For equity valuation, the most useful dashboard combines rates with earnings and risk measures.

  1. Five- to 10-year real Treasury yields: Real yields approximate the inflation-adjusted return available from a safer asset and are closely related to the discounting of long-lived cash flows.
  2. The yield curve: The gap between short- and long-term yields shows how markets view future growth, inflation and policy. A rise concentrated at the long end can matter more for long-duration stocks than a brief move in the overnight rate.
  3. Forward earnings revisions: Track whether analysts are raising or cutting expected earnings. Better forecasts can offset some valuation compression; deteriorating forecasts compound it.
  4. The equity risk premium: A higher premium means investors demand more compensation for owning shares, adding to the discount rate even if Treasury yields are unchanged.
  5. Corporate credit conditions: Credit spreads and refinancing calendars reveal whether companies can borrow at reasonable rates and whether lenders are becoming more cautious.

Looking at these indicators together is more informative than treating a single policy announcement as a complete valuation signal.

When rising rates do not necessarily hurt technology stocks

Rate increases can coincide with rising share prices when they signal stronger nominal or real economic growth. If businesses are expected to sell more products, raise prices sustainably or expand margins, earnings estimates may increase faster than the discount rate. A company with net cash and rapidly improving profits may therefore withstand higher yields better than a highly leveraged company whose growth forecasts are unchanged.

The reason for the rate increase also matters. A move caused by unexpectedly strong productivity may carry better earnings implications than a move caused by an inflation shock that forces investors to demand a larger risk premium. The same 50-basis-point change in a 10-year real yield can produce different stock-market outcomes depending on revisions to growth and risk.

What historical event studies show—and what they do not

In a New York Fed study by Ben Bernanke and Kenneth Kuttner, covering June 1989 through December 2002, an unexpected 25-basis-point rate cut was associated with an increase of roughly 1% in the CRSP value-weighted stock index. The estimate is an average event-study response, and the authors found that responses varied widely across industries.

The result is useful evidence that surprise policy changes can move equity prices, but it is not a current trading rule. Today’s market structure, inflation regime, valuation levels, sector composition and expectations can differ from that sample. An expected rate move may already be reflected in prices before the announcement, while a surprise about the path of future rates can have a larger effect than the one-day policy change itself.

A practical way to compare technology companies

When rates rise, compare companies on the dimensions below rather than labeling the entire technology sector as either “rate-sensitive” or “rate-proof.”

Comparison question What to examine Why it matters
When do the important cash flows arrive? Current free cash flow, margin trajectory and the share of valuation based on terminal value Distant cash flows lose more present value when discount rates rise
What is the balance-sheet position? Net cash, floating-rate debt, fixed-rate maturities and refinancing dates Higher rates can reduce interest income for some firms but increase expense for borrowers
How cyclical is demand? Exposure to advertising, enterprise budgets, consumer hardware or public-sector spending Slower growth can reduce earnings at the same time valuation multiples contract
Does the company need external capital? Operating cash burn, planned capital spending and access to debt or equity markets Expensive financing can force slower expansion or shareholder dilution
What is happening to expectations? Forward revenue, earnings and margin revisions Improving fundamentals can offset some discount-rate pressure; cuts can amplify it

Read the latest balance sheet and cash-flow statement alongside the income statement. A company that appears expensive on current earnings may be intentionally investing for growth, but that investment must be funded and eventually produce returns above the higher hurdle rate.

AI infrastructure adds a technology-specific financing question in 2026

Dallas Fed researchers Hugo De Vere, Srini Ramaswamy and Seth Searls wrote in February 2026 that AI data-center investment could total $3 trillion to $5 trillion over the next three to five years. The article presents these as cited estimates and scenarios, not guaranteed outcomes.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

The same Dallas Fed article says Wall Street estimates for AI-related investment-grade issuance are centered on $300 billion in 2026, potentially creating about $360 billion of 10-year-equivalent duration supply. If large technology and infrastructure projects require that much long-term borrowing, the financing wave could influence bond-market yields and the cost of capital faced by the companies building or supplying the facilities.

For investors, this creates two linked questions: whether the spending will generate cash returns high enough to justify the investment, and whether the debt required to build capacity remains affordable if long-term yields rise. The answer will differ among data-center owners, equipment suppliers, software companies and firms that finance expansion from internal cash.

A step-by-step rate-sensitivity check for an individual stock

  1. Map the cash flows: Identify current free cash flow, expected break-even timing and how much of the valuation depends on terminal value.
  2. Stress the discount rate: Recalculate an intrinsic-value model with a higher risk-free yield while holding other assumptions constant. This isolates the mechanical duration effect.
  3. Stress earnings: Model higher interest expense, slower customer demand and a lower project-return rate where those risks apply.
  4. Vary the risk premium: Test both a stable premium and a wider premium. A higher premium represents greater compensation demanded for equity risk.
  5. Compare balance-sheet liquidity: List cash, undrawn facilities, debt maturities and expected capital spending over the next several years.
  6. Check market expectations: Compare the stress case with current analyst earnings revisions and the yield curve rather than relying on the overnight policy rate alone.

This process does not predict a share price. It shows which assumptions must remain true for the current valuation to be justified and where a higher-rate environment creates the largest vulnerability.

Common mistakes when interpreting rate moves

  • Using the overnight rate as the entire discount rate: Long-term real yields and expected future policy often matter more for long-lived cash flows.
  • Assuming every technology stock has the same duration: Cash-rich, profitable companies and pre-profit businesses can respond very differently.
  • Ignoring earnings revisions: A higher rate accompanied by stronger profit forecasts is not equivalent to a higher rate accompanied by falling forecasts.
  • Overlooking refinancing dates: Fixed-rate debt may shield a company temporarily, while a near-term maturity wall can expose it quickly.
  • Treating historical averages as guarantees: The New York Fed event-study estimate is tied to a specific 1989–2002 sample and varied by industry.
  • Confusing a valuation effect with a business failure: A lower P/E multiple can reduce a stock price even when the company’s operations continue to grow.

The key takeaway for technology-stock investors

Rising rates affect technology valuations through three connected channels: they reduce the present value of distant cash flows, increase financing and project costs, and can compress the P/E multiples investors accept. Longer-duration companies, externally funded businesses and firms with floating-rate or near-term refinancing exposure generally face greater sensitivity. Stronger earnings expectations or a lower equity risk premium can offset the pressure, so the most informative analysis combines five- to 10-year real yields, the yield curve, credit conditions, earnings revisions and company-specific cash-flow timing.
