The effect is usually larger for portfolios with longer duration. However, a fund’s total return also includes interest income, reinvestment earnings and later capital gains or losses, so a short-term NAV decline does not by itself determine the eventual result.
The relevant input is the yield investors demand for the securities in the portfolio—not necessarily a one-for-one change in a central-bank policy rate. Maturity, credit quality, liquidity, portfolio turnover and the manager’s positioning all influence the outcome.

What happens to a debt fund when market interest rates rise?
Debt funds own instruments such as government securities, corporate bonds, commercial paper and certificates of deposit. Most fixed-rate bonds promise predetermined coupon payments. When newly issued or traded bonds begin offering higher yields, an older bond with a lower coupon becomes less attractive unless its market price falls enough to give a buyer a competitive yield.
That repricing appears in the fund’s daily valuation. The scheme’s NAV is calculated from the market value of its assets, less liabilities, divided by units outstanding. If the market value of several holdings declines, the scheme’s NAV can decline too. The fall is possible rather than automatic on every day because different securities, maturities and market conditions behave differently.

The Association of Mutual Funds in India (AMFI) summarizes the relationship this way: “Generally, when interest rates rise, prices of existing fixed income securities fall and when interest rates drop, such prices increase.” See AMFI’s explanation of mutual-fund risks at AMFI’s Risks in Mutual Funds.
Why bond prices and yields move in opposite directions
A fixed coupon cannot adjust immediately
Suppose a bond pays a fixed 7% coupon. If comparable new bonds now yield 7.5%, an investor is unlikely to pay the same price for the older security. Its price must generally fall until the combination of its coupon and purchase price produces a market-competitive yield. The bond’s contractual cash flows have not changed; its market value has.
Duration measures the approximate sensitivity
Duration estimates how much a bond’s price may change for a change in yield. Modified duration is commonly expressed as the approximate percentage price change for a one-percentage-point (100-basis-point) yield move. The Reserve Bank of India explains yield and duration, including numerical illustrations, in its FAQ on Government Securities: Yield and Duration.
A longer stream of fixed cash flows generally means greater sensitivity. A bond maturing soon has less time for discounting to affect its value, while a long-maturity bond’s distant payments are more heavily affected by a yield change.

A simple duration calculation
For a first-order estimate, multiply modified duration by the yield change in percentage points and reverse the sign:
Approximate price change ≈ − modified duration × change in yield
If a portfolio has a modified duration of 4 and market yields rise by 0.50 percentage points, the estimate is a price decline of about 2% (4 × 0.50%). This is an illustration of the approximation, not a prediction of a particular fund’s NAV. Convexity, uneven yield-curve moves, credit-spread changes, liquidity and trading by the manager can produce a different result.
How the price change reaches a fund’s NAV
Open-ended debt schemes generally value their holdings at current market prices. A mark-to-market loss on a bond reduces the value of the portfolio even if the issuer continues to pay every coupon and principal payment on schedule. Because the NAV is based on the portfolio’s valuation after liabilities, that lower asset value can reduce the NAV per unit.

The effect depends on what the scheme owns. Two funds in the same broad category may have different maturities, coupons, credit ratings, cash balances, derivatives and trading activity. One may show a small decline while another shows a larger decline on the same day. A rise in one part of the yield curve may also have little effect on securities tied to another maturity segment.
For this reason, a falling NAV does not prove that an issuer has defaulted, and a stable NAV does not prove that the fund has no interest-rate exposure. Review the actual holdings and duration rather than relying only on the scheme name.
NAV movement versus total return
Interest income
Debt-fund return includes coupon and other interest earned by the portfolio. Accrued income can help offset a mark-to-market loss over time. When maturing securities or incoming coupons are reinvested at higher yields, future income may improve, although the timing and size of that benefit vary.

Changes in market prices create unrealized gains or losses in the NAV. If yields later fall, a bond bought at a lower price can appreciate; if yields rise further, it can lose more value. A manager’s sale, purchase or hedge can also change the realized result.

No fixed break-even timetable
There is no universal period after which higher reinvestment income will recover an initial price decline. The answer depends on the size and timing of the yield move, portfolio turnover, coupons, maturities, credit spreads and future market conditions. Holding units for a longer period does not convert an open-ended mutual fund into a guaranteed hold-to-maturity investment: the portfolio changes and units are valued at prevailing market prices.
Why a policy-rate increase is not the same as every bond yield rising
A central bank’s policy-rate decision can influence borrowing costs and market expectations, but it does not mechanically move every bond yield by the same number of percentage points. Yields for different maturities can move by different amounts, and corporate-bond yields also include credit and liquidity spreads over comparable government securities.
When assessing a fund, identify the market yield relevant to its holdings. A policy-rate hike may coincide with a larger, smaller or even opposite move in a particular maturity segment. The duration calculation is meaningful only when the yield change used matches the securities being valued.

| Portfolio approach | Typical rate sensitivity | What can happen when yields rise | Important qualification |
|---|---|---|---|
| Shorter-tenor or low-duration holdings | Generally lower than long-duration holdings | Smaller immediate price effect; securities may mature or reset sooner | Lower sensitivity does not eliminate credit, liquidity or reinvestment risk |
| Floating-rate securities | Coupons reset periodically, reducing interest-rate exposure to a large extent | Income can reset with reference rates, limiting the effect of a fixed-coupon repricing | Reset frequency, reference-rate basis, credit quality and market liquidity still matter |
| Dynamic bond strategy | Can change as the manager alters portfolio tenor | Exposure may be reduced or increased in response to rate expectations | Expectations can be wrong; the strategy does not guarantee a positive return |
| Long-duration or gilt-heavy holdings | Generally higher for a comparable yield move | Larger immediate mark-to-market loss when yields rise; larger potential gain if yields later fall | Actual sensitivity depends on modified duration and the shape of the yield curve |
Floating-rate and dynamic strategies can reduce or change interest-rate exposure, but neither label promises a positive return. A shorter portfolio can also face reinvestment risk: when securities mature, new investments may be made at less attractive yields if rates subsequently fall.
Independent reader supportYour contribution helps us test, update, and keep practical guides available for everyone.Other risks that can dominate the rate effect
- Credit deterioration or default: A rating downgrade or missed payment can reduce a security’s value independently of government-yield movements.
- Credit-spread widening: Corporate yields can rise relative to government securities even when government yields are stable.
- Liquidity constraints: If a security is difficult to sell, the fund may have to accept a discount, increasing the NAV impact.
- Portfolio changes: Purchases, sales, cash levels, derivatives and maturity changes can alter duration and risk between reporting dates.
- Reinvestment outcomes: The income earned on maturing securities and coupons depends on available yields and timing.
Debt schemes are not guaranteed or assured-return products. AMFI’s investor guidance on mutual-fund myths and facts also cautions that past performance does not guarantee future performance.
How to compare two debt funds before interpreting a rate-driven fall
Use factsheets and scheme documents published for the same date. AMFI notes that factsheets can provide the latest NAV, modified duration and returns; its tracking guidance is available at Track Your Mutual Fund: NAV and Scheme Information.

| Comparison item | Why it matters | What to check |
|---|---|---|
| Modified duration and portfolio tenor | Indicate approximate exposure to a comparable yield move | Current duration, maturity buckets and whether the figure has changed recently |
| Credit quality and issuer mix | Separates rate risk from downgrade or default risk | Government, public-sector, corporate and lower-rated exposures; concentration by issuer |
| Liquidity and spread exposure | Determines how easily holdings can be sold and how spreads affect valuation | Less-liquid securities, cash levels and the fund’s dealing profile |
| Strategy and category | Shows whether tenor is intended to stay stable, float or change | Mandate, permitted instruments and recent positioning |
| Return composition and period | Distinguishes income from mark-to-market movement | Accrued income, realized gains or losses and the measurement period |
Compare like with like: a long-duration government portfolio should not be judged against a short-term credit portfolio without adjusting for their different risks and objectives. Do not select a scheme solely because its NAV per unit is low or because a rate forecast appears attractive.
What to do when your debt-fund NAV falls after a rate move
- Confirm the date and magnitude. Compare the NAV change with the market-yield move for the maturities represented in the portfolio, not just with a headline policy announcement.
- Read the latest factsheet. Check modified duration, average maturity, credit ratings, issuer concentration, cash and recent portfolio changes.
- Separate rate and credit events. Look for rating actions, spread widening, liquidity disclosures or security-specific news that could explain part of the decline.
- Check your holding period and objective. A fund chosen for a near-term cash need may be unsuitable if its duration or credit risk is higher than you can tolerate.
- Review scheme documents and risk disclosures. Confirm that the category, mandate and portfolio still match your intended use; do not assume a fund will hold every bond until maturity.
- Avoid reaction based on one NAV. A single-day move is not a complete measure of total return, but repeated losses or a changed risk profile warrant a fresh review.
Illustrative scenarios
| Scenario | Likely first-order effect | What could change the final return |
|---|---|---|
| Duration 2; comparable yields rise 0.50 percentage points | Approximately 1% price decline before other effects | Coupon income, convexity, spreads, liquidity and manager trades |
| Duration 6; comparable yields rise 0.50 percentage points | Approximately 3% price decline before other effects | The yield curve may not move uniformly; income and later reinvestment may offset part of the loss |
| Short-tenor portfolio with frequent maturities | Usually smaller immediate mark-to-market sensitivity | Reinvestment rates and credit events can become more important |
| Yields rise, then fall later | Initial loss may be followed by price recovery on remaining longer-duration holdings | The recovery depends on the size and timing of the fall, portfolio turnover and interim credit events |
These figures demonstrate how duration works; they are not observed results for any named scheme and should not be treated as forecasts.
Key pitfalls to avoid
- Do not assume every policy-rate increase produces the same increase in every bond yield.
- Do not treat a duration estimate as a guaranteed NAV change; it is an approximation around a particular yield move.
- Do not describe a debt fund as risk-free because its holdings are government securities; duration and liquidity still affect value.
- Do not conclude that holding units until a date removes risk from an open-ended portfolio whose holdings and duration can change.
- Do not use a category name, current NAV or past return as a substitute for reading the portfolio and scheme documents.
Bottom line for investors
Rising market yields generally push down the prices of existing fixed-rate bonds, and that repricing can lower a debt mutual fund’s NAV. Higher-duration funds usually feel the immediate price effect more strongly. Total return, however, combines that mark-to-market movement with interest income, reinvestment and later gains or losses. The practical question is therefore not whether rising rates are universally good or bad, but how the rate move compares with the fund’s duration, credit quality, liquidity, strategy and investment horizon.
