How Reverse Mortgage Proceeds, Interest, and Fees Affect Your Home Equity

A reverse mortgage can turn home equity into cash, but the loan balance usually grows as you receive proceeds and as interest and fees are added. Because equity is your home’s value minus debt secured by it, a rising balance reduces equity when the property value and other factors stay the same. The amount you can spend is also less than the headline loan amount if an existing mortgage and financed closing costs are paid from proceeds.

This explanation focuses on the federally insured Home Equity Conversion Mortgage (HECM), the reverse mortgage covered most extensively in federal consumer guidance. Proprietary reverse mortgages can have different eligibility rules, insurance, limits, and repayment terms.

What a HECM reverse mortgage does to your equity

A HECM is a loan secured by your home. You generally retain title, but the lender records a lien and the amount owed increases as money is advanced and finance charges are added. The basic relationship is:

Home equity = current home value − debt secured by the home.

If your home is worth the same amount next year while the HECM balance is larger, your equity is smaller. The Consumer Financial Protection Bureau states the result plainly: “As your loan balance increases, your home equity decreases.” A rise in the home’s market value can increase equity, but appreciation does not cancel the debt.

Loan size is not determined by the property’s value alone. For a HECM, factors include the youngest borrower’s age (or the age of an eligible non-borrowing spouse), the current interest rate, and the applicable home-value or FHA mortgage limit. HUD describes the program and its limits on its HECM overview page; the CFPB explains basic eligibility, including age and occupancy requirements, in its reverse-mortgage eligibility guidance.

Why the cash you receive is less than the amount offered

A lender’s principal-limit calculation is not the same as spendable cash. Before funds reach you, the transaction may pay off an existing mortgage, cover required liens, and pay charges that you choose or are required to finance.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  1. The lender calculates the available principal. Age, interest rate, and the value limit affect this calculation.
  2. Existing debt is paid first. Any balance on a conventional mortgage, home-equity loan, or other lien generally must be satisfied at closing.
  3. Upfront reverse-mortgage charges are deducted. Origination, appraisal and other closing costs, and initial mortgage insurance can be paid from your own funds or financed.
  4. The remainder becomes available under your selected payout plan. You can receive it immediately, draw it later, or receive scheduled payments, subject to the loan documents and applicable limits.

Financing a charge does not make it free. It increases the loan balance, leaving less cash available now and creating a balance on which interest and other charges may accrue.

Upfront costs that reduce available proceeds

HECM costs vary by lender, property, and transaction. The common categories below are paid at closing or financed into the loan.

Upfront charge What it covers Effect on proceeds and equity
Origination fee The lender’s charge for making the reverse mortgage. The CFPB cost explainer reviewed May 28, 2024, says the fee is $6,000 or less; confirm the amount in current disclosures. Paying it from proceeds lowers cash available and adds to the balance if financed.
Third-party closing costs Examples include appraisal, title work, surveys, inspections, recording, mortgage taxes, and credit checks. These costs either require cash at closing or increase the balance when financed.
Initial mortgage insurance Mortgage insurance required for a federally insured HECM. It supports the program’s insurance protection but is still a financed or cash cost that reduces net proceeds and equity.
Existing mortgage payoff Payment of a current mortgage or other lien that must be cleared. This can consume a substantial part of the available principal before you receive money.

Ask for a written estimate showing the gross principal limit, every financed fee, the existing-loan payoff, and the net amount available under each payout option. Charges paid in cash preserve more of the reverse-mortgage principal, but they require money you already have.

Ongoing interest, insurance, servicing fees, and property charges

After closing, the balance can grow through several separate mechanisms:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • Interest: Interest accrues on amounts advanced under the loan. When it is added to the balance rather than paid separately, later interest can be calculated on the accumulated amount.
  • Servicing fees: The loan may include an ongoing fee for account administration. Check the exact amount and when it is added.
  • Annual mortgage insurance: The CFPB cost page lists 0.5% of the outstanding balance for annual HECM mortgage insurance. That figure was stated on a page last reviewed May 28, 2024; verify the current premium in your disclosures and applicable HUD rules.
  • Property charges: You remain responsible for property taxes, homeowners insurance, flood insurance where required, utilities, and maintenance. These are usually paid directly by you rather than automatically deducted from the reverse-mortgage balance.

A larger balance and a longer time outstanding generally create more interest and percentage-based charges. Because the balance can include previously added interest and fees, growth can compound. The actual result depends on the contract’s interest rate, whether it is fixed or adjustable, how much you draw, when you draw it, and how long the loan remains outstanding.

How each payout option changes the timing of costs

The CFPB describes three common HECM payout structures. None is automatically the cheapest for every borrower; the key difference is how much is outstanding, and therefore accruing charges, at each point in time.

Option Rate and access How charges affect equity
Lump sum All available funds are taken at closing; the CFPB describes this option as having a fixed interest rate. Interest and fees apply to the entire amount drawn at closing, so a larger balance is exposed to charges from day one. The CFPB notes that this may cost more than drawing funds over time.
Line of credit Usually an adjustable rate. You request funds as needed. An unused portion may have a credit-line growth feature, subject to the mortgage’s stated maximum. According to the CFPB, charges apply to amounts drawn so far. Leaving money unused can preserve flexibility and delay balance growth, but the rate can change and the line is not unlimited.
Monthly payments An adjustable-rate term plan pays for a specified period, while a tenure plan pays while you meet the loan conditions and occupy the home. Interest and fees apply to money drawn so far. The eventual balance depends on the payment amount, duration, rate changes, and when the loan ends.

Compare options using the same questions: how much is drawn immediately, which rate applies, whether costs are charged on all funds or only advances, and how long you expect to remain in the home. A line of credit can reduce initial borrowing, while a lump sum can provide certainty but puts the full amount on the balance at once. Scheduled payments can match a budget but may not provide enough liquidity for a large one-time need.

A simple way to visualize balance growth

Suppose a borrower has a home with a stable market value and uses a reverse mortgage to fund a series of withdrawals. Every withdrawal increases principal. Financed fees add principal even though they are not spendable cash. Interest and applicable servicing or insurance charges then accumulate on the outstanding balance. If the borrower later takes another advance, the balance rises again.

Drawing less at closing or waiting to draw until funds are needed can slow balance growth compared with taking the entire available amount immediately. That is a timing observation, not a promise of savings: an adjustable rate can rise, a credit-line growth feature has contractual limits, and a longer loan term can allow more charges to accumulate.

Home appreciation changes the other side of the equity equation. If a home rises in value faster than the loan balance grows, the owner may still have more equity in dollar terms. If the balance grows faster than the value, equity can shrink. No payout plan guarantees either outcome.

When repayment is due and what happens on a sale

Title remains with the homeowner, but the HECM is generally due when the borrower no longer lives in the home, sells it, or the last surviving borrower or eligible non-borrowing spouse dies. The amount due includes cash received and interest and fees added to the loan.

If the home sells for more than the HECM balance, the sale proceeds pay the loan and the remaining amount belongs to the borrower or estate, subject to other liens and selling costs. If the sale price is less than the HECM balance in the situations covered by the program’s insurance, mortgage insurance covers the shortfall. The HECM is described as non-recourse for this purpose: the borrower or heirs do not owe more than the home’s value.

Heirs who want to keep the home generally must satisfy the loan under the applicable rules, often by paying the balance or arranging other financing. They should obtain the servicer’s payoff statement and deadlines promptly rather than assuming the balance equals the original proceeds.

Responsibilities that protect your equity and your home

A reverse mortgage is not a maintenance-free source of cash. You must:

  • Occupy the property as your principal residence, subject to the program’s permitted absences.
  • Pay property taxes, homeowners insurance, and required flood insurance on time.
  • Keep the home in good repair and complete required maintenance.
  • Respond to the servicer’s occupancy certifications and other requests.

Failure to meet these obligations can trigger a default and put the home at risk of foreclosure even if you have made no traditional monthly mortgage payment. Budget for taxes, insurance, repairs, and utilities before deciding how much of your equity to access.

How to evaluate a reverse mortgage before signing

  1. Complete required counseling. Work with a HUD-approved counselor who is independent of the lender. Ask the counselor to explain HECM rules, eligible non-borrowing-spouse protections, alternatives, and the effect on your estate.
  2. List every current housing obligation. Gather your mortgage payoff, property-tax bill, insurance premium, flood-insurance requirement, homeowners-association dues, and expected repair costs.
  3. Request comparable loan estimates. Have each lender show the principal limit, net proceeds after payoff and fees, interest-rate type, servicing charges, mortgage-insurance charges, and payout schedules.
  4. Model several draw patterns. Compare a lump sum with staged line-of-credit draws and monthly payments. Ask for balances at the time you expect to move, sell, or leave the home to heirs; these are illustrations, not guarantees.
  5. Stress-test your budget. Determine whether you can keep paying property charges if your income changes. A reverse mortgage does not replace those obligations.
  6. Plan for the end of the loan. Decide who will monitor the account, how heirs will receive notice, and how a sale or payoff would be handled.

Questions to ask a counselor or lender

  • What is the gross principal limit, and exactly how much remains after paying my existing mortgage and financing fees?
  • Which charges are paid at closing, which are added monthly or annually, and which can change?
  • Is the interest rate fixed or adjustable for each payout option, and how often can an adjustable rate change?
  • Does the line of credit have a growth feature, and what contractual maximum applies?
  • How will the balance look under several withdrawal schedules and different lengths of occupancy?
  • What events make the loan due, and what deadlines apply after a move, sale, or death?
  • How are an eligible non-borrowing spouse and other occupants protected if the borrower dies or moves?
  • What documents will my heirs receive, and what choices will they have if they want to keep the home?
  • What alternatives should I compare, such as a home-equity loan, refinancing, downsizing, or local assistance programs?

Common mistakes that can accelerate equity loss

Taking the full amount without a near-term need

A lump-sum draw puts the entire advance on the balance immediately. If the money sits unused, you may be paying interest and other charges on funds that have not yet helped your budget.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Ignoring financed fees

Looking only at the advertised proceeds can hide the payoff of an existing mortgage and closing costs. Compare net cash, not the gross principal limit.

Assuming “no monthly payment” means no housing expense

Taxes, insurance, repairs, utilities, and other property charges continue. Missing them can jeopardize the home and eliminate the equity you hoped to preserve.

Overlooking spouse and occupancy rules

An eligible non-borrowing spouse may have specific protections, but those protections depend on meeting program conditions. A spouse or other occupant who is not covered can face a different outcome after the borrower leaves or dies.

Expecting appreciation to guarantee an inheritance

Future market value is uncertain. A rising value may offset some debt growth, but interest and fees continue regardless of whether the market rises, falls, or remains flat.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Bottom line for protecting home equity

Reverse-mortgage proceeds are borrowed money, not a free release of equity. Existing-debt payoff and financed upfront costs reduce the cash you can use; interest, servicing charges, mortgage insurance, and time can increase the balance; and a larger balance generally leaves less equity at sale or repayment. Drawing only what you need, comparing payout structures, maintaining property charges, and reviewing the numbers with a HUD-approved counselor can help you choose a loan size and timing that fit your housing plan.
