How REIT Dividends Are Taxed and Where to Hold REITs

REIT distributions do not have one automatic tax rate. The real answer is on your year-end Form 1099-DIV: amounts may be ordinary dividends, qualified dividends, section 199A dividends, capital-gain distributions, or nondividend distributions. In a taxable brokerage account, you generally report each category in the year paid. In a traditional IRA, earnings and gains generally are not taxed until distribution. In a Roth IRA, qualified distributions may be tax-free. The right location depends on your tax bracket, eligibility for the section 199A deduction, withdrawal plans, account restrictions, time horizon, and overall asset allocation—not on a universal rule that every REIT belongs in a retirement account.

What a REIT distribution can contain

A REIT can pay cash while assigning different federal tax characters to different portions of that payment. A mutual fund or exchange-traded fund that owns REITs can also report several categories. Use the issuer’s Form 1099-DIV rather than the security’s name or its advertised yield to determine what you received.

As an Amazon Associate I earn from qualifying purchases.

Form 1099-DIV category Box General federal treatment
Ordinary dividends 1a Generally taxed at ordinary income rates unless a separately reported rule applies.
Qualified dividends 1b Potentially eligible for the preferential qualified-dividend rates, subject to the normal requirements.
Capital-gain distributions 2a Generally treated as long-term capital gains; short-term capital-gain distributions are treated as ordinary dividends.
Nondividend distributions 3 Usually reduce your basis when reported, affecting gain or loss when you sell; they are not automatically permanently tax-free.
Section 199A dividends 5 Potentially included in the section 199A REIT/publicly traded partnership calculation. Box 5 is included in box 1a.

One payment can have more than one line in this table. For example, a distribution may be included in box 1a and also have an amount identified in box 5. Box 5 is not a second payment and must not be added to box 1a again.

Are REIT dividends qualified dividends?

Usually, no. The IRS definition of qualified dividends is built largely around dividends from domestic and qualifying foreign corporations. IRS instructions expressly exclude dividends paid by a REIT unless a separate REIT rule applies. Therefore, an ordinary REIT distribution should not be assumed to receive the lower qualified-dividend rates that may apply to a corporate stock dividend.

The limited qualified-REIT rule

IRS instructions describe a qualified REIT dividend as a REIT dividend that is neither a capital-gain dividend nor a qualified dividend under the corporate-dividend rules. The shareholder generally must hold the REIT share for more than 45 days during the relevant 91-day period, with detailed rules and exceptions that can affect the count. The issuer or fund reports the amount that meets its reporting requirements; you should not reclassify a box 1a amount yourself merely because you held the shares for a long time.

Holding-period rules can be affected by hedging, risk-of-loss, and other circumstances. If your transactions are complex, use the current-year IRS instructions or ask a tax professional rather than relying on a simplified day count.

How the section 199A deduction applies to REIT dividends

Some qualified REIT dividends can enter the section 199A REIT/publicly traded partnership component. The general component is up to 20% of the qualifying amount, but it is a deduction, not a 20% tax rate and not a promise that you save 20 cents of tax for every dollar distributed.

What “20%” means

If $1,000 is reported as eligible qualified REIT dividends, the uncapped component calculation would be $200. That $200 reduces qualifying taxable income; it does not reduce your tax bill by $200 automatically. Your actual deduction can be lower or zero because of the overall taxable-income limitation and other section 199A rules. Form 8995 or Form 8995-A instructions for the filing year control the calculation.

How to find the amount

Look at box 5 on Form 1099-DIV. The box 5 amount is already part of box 1a ordinary dividends. Entering both totals as separate income would double count the same distribution. Eligibility can depend on the holding-period test and other requirements, so treat box 5 as the issuer’s reported starting point, not as an unconditional deduction.

The IRS’s 2025 Instructions for Form 8995-A describe the 20% REIT/publicly traded partnership component, but tax forms and limitations are updated. Always use the instructions for the tax year you are filing.

How capital-gain and nondividend distributions are taxed

Capital-gain distributions

REITs and funds can distribute gains from selling property or securities. These amounts appear separately in box 2a. IRS Publication 4491 explains that REIT capital-gain distributions are generally treated as long-term capital gains regardless of how long you owned the shares. IRS Publication 550 also notes that a short-term capital-gain distribution is treated as an ordinary dividend. The applicable box and the issuer’s statements determine which rule applies to the amount you received.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Nondividend distributions

A box 3 amount is reported as a nondividend distribution when determinable. It commonly reduces your tax basis in the shares. Because a lower basis can increase a future capital gain—or reduce a future loss—do not describe every box 3 payment as tax-free income. Keep the statement and adjust your basis according to the current instructions. If distributions reduce basis to zero, later amounts can have different consequences.

Holding REITs in a taxable brokerage account

In a taxable account, the REIT or fund normally sends Form 1099-DIV after year-end. You report the categories shown there for that tax year. A high distribution yield can therefore create a current federal tax bill even when you reinvest the cash; reinvestment does not change the reported character of the distribution.

What changes from year to year

The same holding can report a different mix in different years. One year may contain mostly ordinary dividends, another may include a capital-gain distribution, and another may show a nondividend amount. A fund’s final tax breakdown can also differ from the estimate shown on a preliminary statement. Wait for the corrected form if the issuer sends one.

Potential advantages and costs

  • You can access the money without retirement-account distribution rules.
  • You see the tax character annually and may be able to use an eligible section 199A deduction.
  • Ordinary dividends can create recurring taxable income, even when cash is reinvested.
  • Sales can create additional capital gains or losses, and nondividend distributions require accurate basis records.

Holding REITs in a traditional IRA

The IRS says earnings and gains inside a traditional IRA generally are not taxed until money is distributed. That means the REIT’s annual 1099-DIV character usually does not produce a current tax return entry while the investment remains inside the IRA. The account’s distribution rules determine when amounts become taxable, and a withdrawal may include taxable income.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

What this does not mean

Putting a REIT in a traditional IRA does not convert its eventual withdrawal into a qualified dividend or a capital gain. The account defers taxation; it does not preserve the REIT’s box 1a, box 2a, or box 5 character for a later withdrawal. Contributions, withdrawals, and eligibility are subject to separate IRA rules, so the account may be unsuitable for money you need before your planned retirement horizon.

When deferral may matter

Deferral can be valuable when you would otherwise owe tax each year on substantial ordinary distributions and you expect to keep the investment invested for a long period. Compare that benefit with the tax treatment of future withdrawals and with any loss of flexibility or contribution capacity elsewhere in your plan.

Holding REITs in a Roth IRA

Qualified Roth IRA distributions may be tax-free under IRS rules. While assets remain in the Roth, the REIT’s annual distributions generally do not create a current federal income-tax entry for you. Nonqualified Roth distributions can have different treatment, so do not assume that every withdrawal is tax-free simply because the account is a Roth.

Why investors often consider a Roth

A Roth can allow future qualified withdrawals to avoid federal income tax on the account’s growth, including reinvested REIT distributions. That potential benefit is most relevant when the money can remain invested for the required horizon and when the investor values tax-free qualified withdrawals.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Important trade-offs

Roth contribution limits, eligibility rules, and withdrawal requirements still apply. Using Roth space for REITs also means using that space for one asset rather than another. A tax-free outcome cannot compensate for an allocation that is too concentrated, too volatile, or inconsistent with your investment plan.

Taxable account, traditional IRA, or Roth IRA: how to compare

No account is best for every REIT investor. Compare the locations on the same decision axes before moving an existing position or directing new contributions.

Decision axis Taxable brokerage Traditional IRA Roth IRA
When income is taxed Generally in the year the distribution is reported. Generally deferred until distribution from the IRA. Qualified withdrawals may be tax-free; nonqualified withdrawals can differ.
Annual REIT tax character Box 1a, 1b, 2a, 3, and 5 classifications matter each year. Usually no current 1099-DIV tax entry while assets stay inside the IRA. Usually no current 1099-DIV tax entry while assets stay inside the Roth.
Section 199A opportunity Eligible qualified REIT dividends may enter the calculation, subject to limits. The annual distribution generally is not separately claimed while sheltered. The annual distribution generally is not separately claimed while sheltered.
Future withdrawal treatment Sales generally use basis and capital-gain rules; no account withdrawal event. Withdrawals are governed by traditional IRA rules and may be taxable. Qualified distributions may be tax-free; other distributions follow Roth rules.
Access and constraints Generally the most flexible access, with taxable sales. Contribution and distribution rules restrict how and when money is used. Contribution, eligibility, and qualified-distribution rules apply.
Best fit depends on Current tax capacity, liquidity needs, basis, and willingness to manage annual reporting. Value of deferral, expected future tax rate, and retirement withdrawal plan. Long horizon, expected value of qualified tax-free withdrawals, and available Roth space.

A practical asset-location decision process

  1. Identify the distribution profile. Review the fund’s or REIT’s prior Form 1099-DIV statements, recognizing that future classifications can change. Estimate how much income is ordinary, capital gain, nondividend, or reported in box 5.
  2. Check your current federal tax position. Your marginal bracket, filing status, taxable income, and other deductions affect the value of current taxation and any section 199A limitation.
  3. Model the account’s exit. For a traditional IRA, consider the tax that may apply when you withdraw. For a Roth, verify that your intended withdrawals are likely to be qualified. For a taxable account, include future sale gains, losses, and basis tracking.
  4. Set the time horizon and liquidity need. Money needed soon may not belong in an account with access restrictions, regardless of the distribution’s tax character.
  5. Check portfolio balance. Decide how much real-estate exposure you want alongside stocks, bonds, cash, and other assets. Do not let a high stated yield determine the entire allocation.
  6. Compare the result with alternatives. Use the same assumptions for every candidate holding and account. A tax advantage can be outweighed by concentration, fees, risk, or a mismatch with your expected return.

How to read your Form 1099-DIV correctly

  1. Locate the final Form 1099-DIV for the relevant tax year from your broker or fund provider.
  2. Record box 1a ordinary dividends and box 1b qualified dividends.
  3. Check box 2a for capital-gain distributions and read any accompanying supplemental statement for short-term amounts or other details.
  4. Check box 3 for nondividend distributions and preserve the information needed for basis adjustments.
  5. Check box 5 for section 199A dividends. Treat it as a subset of box 1a, not as additional income.
  6. Use the current IRS instructions and, if eligible, Form 8995 or Form 8995-A to determine whether a deduction is allowed and how the taxable-income limitation applies.
  7. Reconcile corrected forms before filing. If the form conflicts with a broker summary, ask the broker or fund provider which statement is final.

Common mistakes to avoid

  • Calling every REIT payment a qualified dividend. REIT ordinary dividends generally do not receive the corporate qualified-dividend treatment.
  • Calling the 199A rule a tax credit. The up-to-20% figure applies to eligible income as a deduction component and is limited by the applicable rules.
  • Double counting box 5. Section 199A dividends are included in box 1a.
  • Ignoring capital-gain boxes. Box 2a is separate from ordinary dividends and generally receives long-term capital-gain treatment, while short-term capital-gain distributions are ordinary dividends.
  • Treating box 3 as permanently tax-free. Basis and later-sale consequences matter.
  • Assuming a retirement account preserves dividend character. Traditional and Roth accounts change timing and withdrawal treatment; they do not turn a REIT distribution into a qualified corporate dividend.
  • Using one account-location rule for everyone. Tax bracket, account access, time horizon, contribution limits, and portfolio design can lead to different answers.

Federal scope and getting personal help

This framework covers U.S. federal individual taxation. State and local treatment can differ, and those rules were not evaluated here. REIT and fund reporting is also year-specific. Before filing, use the IRS instructions for your tax year and the final statements from your broker or fund. A qualified tax professional can help when you have multiple accounts, basis adjustments, hedging transactions, unusual distributions, or a significant section 199A calculation.
