How Much of Your Portfolio Should You Put in Thematic Funds?

There is no universally correct percentage. Thematic funds are best treated as targeted exposures inside a broader plan, with the amount determined by your goals, time horizon, risk tolerance, existing holdings and ability to absorb losses. A theme can be attractive without being diversified, so decide the portfolio role first and the percentage second.

What a thematic allocation is supposed to do

A thematic mutual fund or exchange-traded fund (ETF) groups companies around a structural idea such as automation, clean energy, cybersecurity, ageing populations or digital infrastructure. The fund may hold businesses from several industries and countries, but its holdings are selected because they are expected to benefit from the theme rather than because they represent the whole market.

As an Amazon Associate I earn from qualifying purchases.

That makes a thematic position different from a core holding designed to track a broad market. iShares describes thematic ETFs as tools that can sit alongside core holdings to express a view on a particular long-term trend. Whether that use is suitable depends on your objectives, risk tolerance and the requirements of the rest of your portfolio.

The key question is therefore not “What percentage does everyone else use?” It is “What job can this exposure perform, and how much loss or volatility can I accept while it performs that job?” If you cannot answer those questions, the appropriate allocation is not established yet.

Why no single percentage works for every investor

Your thematic allocation is constrained by several interacting facts:

  • Goal and time horizon: Money needed in the near term has less time to recover from a sharp fall than retirement money that will remain invested for decades.
  • Risk tolerance: This is your willingness to endure losses and uncertainty, not merely your preference for a high expected return.
  • Risk capacity: A stable income, emergency savings and a long investment horizon may increase your financial ability to withstand losses; debt, irregular income or an imminent spending need may reduce it.
  • Existing exposures: Your broad-market funds, employer shares, individual stocks and other thematic funds may already own the same companies or industries.
  • Portfolio role: A theme can be a small satellite position, a diversifier, an income source or a speculative view. The role determines what risk is acceptable.

Two investors can examine the same fund and rationally choose different allocations because their circumstances differ. Regulatory and educational materials describe principles for making that decision; they do not establish an individualized target for you.

A thematic label does not guarantee diversification

The SEC’s Investor.gov guidance cautions that a mutual fund or ETF “won’t necessarily provide diversification, especially if it is narrowly focused (such as on one industry sector).” The same warning applies when a fund uses a broad-sounding theme but concentrates its assets in a handful of companies.

Read the actual holdings and the index or portfolio-construction method. A fund labelled around robotics, for example, may be dominated by a few semiconductor or industrial names. Another fund with a different label may own those same securities. Holding both can increase your exposure to the same earnings, valuation and regulatory risks rather than spread them.

Check concentration

Review the weight of the largest positions, the number of holdings, country and industry breakdowns, and any rules that cap or limit individual securities. Concentration can change as prices move, even when the fund does not trade.

Check overlap

Compare the thematic fund’s holdings with every core fund, sector fund, company stock and other theme you own. Overlap analysis should consider look-through exposure: a broad fund may already contain the companies that appear in the thematic fund’s top positions.

Check the construction rules

An index-tracking fund follows eligibility, weighting and rebalancing rules set by its index provider. An actively managed fund relies on a manager’s research and decisions. Neither method is automatically safer; the method tells you how the portfolio may change and what could cause it to depart from the theme.

How risky are thematic funds?

Historical evidence points to meaningful additional volatility, but it does not predict the next period or describe every fund.

Morningstar Manager Research’s Thematic Fund Handbook (2022) found that almost nine out of 10 thematic funds in its database had a higher standard deviation than the broad global equity market over the trailing five years. The result covers that database and period; it is not a forecast. Morningstar also notes that risk varies by fund and that some thematic funds may be less risky than owning a single stock.

A March 20, 2026 analysis by BlackRock measured the average contribution of unique risk for selected iShares ETFs. In that analysis, unique risk meant equity-specific risk not explained by broad market movements or identified conventional exposures such as sectors, countries, investment style and foreign exchange.

Neither study establishes that thematic funds will outperform or underperform, nor does either one produce a recommended portfolio percentage. They show why a thematic position needs its own risk budget and careful monitoring.

How to set a personal allocation without guessing

1. Define the portfolio’s core first

List the holdings that provide your intended broad exposure to shares, bonds, cash and other assets. Decide what mix supports your goal before adding a theme. A thematic fund should not quietly replace the diversified foundation you need for that goal.

2. Assign the theme a specific job

Write one sentence describing the intended role: for example, a satellite exposure to a structural trend, a way to express a high-conviction view or a learning position whose loss would not threaten your plan. If the role is unclear, the allocation is difficult to size or evaluate.

3. Set a loss you can financially and emotionally absorb

Consider what would happen if the theme fell sharply while the rest of the portfolio did not. Would you need to sell to pay expenses? Would a large drawdown cause you to abandon your investment plan? Your answer should limit the position before you buy, rather than after a decline.

4. Deduct exposure you already have

Estimate the combined exposure to the theme’s largest companies, industries and countries across all accounts. The amount you add should be based on the exposure you want in total, not merely the amount in the new fund.

5. Test the holding against your horizon

Ask whether the theme can remain relevant through the period you intend to hold it. A compelling narrative can weaken because of competition, changing regulation, falling prices, slower adoption or a different technology. Long-term investing does not remove the need to test whether the investment thesis remains intact.

6. Choose a rebalancing rule

Decide in advance when you will trim or add. Investor.gov explains that asset allocation can drift as holdings rise and fall and may need rebalancing back toward the original mix. A calendar review or a predetermined tolerance band can prevent a successful theme from becoming an unintendedly large portfolio risk.

Due diligence before buying a thematic fund

Read the fund’s prospectus and latest shareholder report. For an ETF, also inspect the holdings, net asset value (NAV), market price, any premium or discount to NAV, and the quoted bid-ask spread. Ask these questions:

What’s actually slowing this PC down?

Pick the symptom - the matching free tool is one click away.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • What precisely qualifies a company for the theme, and what would make it ineligible?
  • Is the fund active or index-tracking? Who sets the selection and weighting rules?
  • How often does the portfolio rebalance, and what turnover can that create?
  • What are the operating expenses and transaction costs, including commissions or bid-ask spread?
  • How much of the fund is in its largest holdings, and how concentrated are its industries and countries?
  • Which holdings overlap with my core funds or other themes?
  • What benchmark and period support any performance or risk claim?
  • What happens to my overall plan if the theme underperforms for several years?

Costs matter because a narrow strategy must overcome its expenses and trading frictions before it can add value. A low fee does not fix concentration, and a sophisticated theme does not justify a fee you cannot explain.

Comparing two thematic funds

When two funds appear to express the same idea, compare them on the dimensions that determine actual portfolio behavior:

Comparison area What to examine
Theme definition and durability The structural trend, its beneficiaries and what could invalidate the thesis
Construction Active or index-tracking management; eligibility, weighting and rebalancing rules
Concentration and overlap Top holdings and weights; duplication with core and other thematic funds
Cost and implementation Operating expenses, turnover, commissions and bid-ask spread where applicable
Role and risk budget Exposure added and consistency with goals, horizon and loss tolerance
Evidence and track record Benchmark, observation period and whether the history includes different market conditions

Do not choose between funds solely because one has a more persuasive story or a recent performance lead. A theme can attract capital after its valuation has already risen, while an index methodology can produce holdings that differ substantially from the businesses you expected to own.

What the FCA’s “10%” guidance does—and does not—mean

The UK Financial Conduct Authority gives experienced investors who are prepared to take more risk a general rule of thumb: limit exposure to high-risk investments to only 10% of a portfolio. This is broad UK consumer guidance, not a target for thematic funds. It is not a substitute for assessing your own goals, full holdings, jurisdiction and ability to absorb losses.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

A thematic ETF may contain diversified businesses, or it may be highly concentrated; its risk cannot be inferred from the label alone. Applying the FCA figure mechanically could therefore understate or overstate the risk of a particular fund. Treat it as context about high-risk investing, not permission or a recommended thematic allocation.

Are thematic funds suitable for long-term investing?

They can be, but a long horizon is not evidence that a particular theme will succeed. Long-term suitability requires a durable investment thesis, a construction method that actually captures it, costs you can accept and a position size that will not derail the rest of the plan if the theme disappoints.

Review the thesis when the fund changes its methodology, when major holdings no longer fit the theme, or when your own goal and risk capacity change. A long-term holding still needs a clear reason to remain in the portfolio.

Common allocation mistakes

  • Confusing a theme with diversification: Several labels can conceal the same companies.
  • Using a past return as a target: Historical performance does not establish an expected future allocation.
  • Ignoring the core: A thematic position can grow until it dominates the portfolio without a deliberate decision.
  • Overlooking implementation costs: Spreads, turnover and premiums or discounts can affect the result even when the quoted expense ratio looks low.
  • Buying before reading the methodology: The fund may own enablers, suppliers or unrelated companies rather than the businesses you assumed it targeted.
  • Selling only after a large fall: Without a rebalancing rule, emotion can determine the exit point.

A practical decision sequence

  1. Write down your goal, deadline and acceptable loss.
  2. Map your current asset allocation and look through every fund to its largest holdings.
  3. Read the candidate fund’s prospectus, shareholder report and methodology.
  4. Measure concentration, overlap, expenses, turnover and trading conditions.
  5. Decide the portfolio role and the maximum exposure your risk budget can support.
  6. Record the reason for buying and the conditions that would make you reassess.
  7. Review on a schedule and rebalance deliberately when the position drifts from your plan.

This process produces a defensible allocation decision without pretending that one percentage fits every investor. The right amount is the amount that complements a diversified plan, adds exposure you intentionally want and remains survivable if the theme is wrong.
