Calculate the spending you expect over the next year, subtract dependable income such as Social Security or a pension, and hold the resulting portfolio-funded amount in readily accessible, low-market-risk assets; then plan a separate reserve for emergencies and major irregular costs.
What the cash reserve is meant to do
Retirement cash is a spending-management tool, not a forecast of where the market will go. A reserve can let you pay bills without immediately selling volatile investments after a decline. It cannot guarantee a profit, prevent losses, or make an overly aggressive withdrawal plan sustainable.

The main risk is sequence of returns: poor market results early in retirement can do more damage when withdrawals are occurring than the same average returns arriving later. Holding some near-term spending money can give a portfolio time to recover, but no fixed number of months eliminates sequence risk. Your stock, bond and cash mix still needs to match your time horizon, finances and ability to tolerate losses.

Its retirement-volatility guidance quotes Ann Dowd, CFP®, vice president at Fidelity Investments: “Plummeting stocks can be emotionally taxing, particularly for retirees living on their savings,” she says. “But we have lived through crises before, and seen markets rebound, often sharply. The key is having a plan built for good times and bad. Start with the amount your portfolio must fund
Do not apply a cash percentage to total household spending before identifying income that arrives regardless of market performance. Build the target from a 12-month cash-flow forecast.
- List recurring costs. Separate essential bills (housing, utilities, food, insurance, transportation and medical premiums) from discretionary spending. Include taxes that are paid periodically rather than monthly.
- Add known one-time costs. Put dates and amounts next to expected property work, vehicle purchases, travel already booked, annual insurance premiums, tuition help or other lumpy expenses in the coming year.
- Map dependable income and timing. Record Social Security, pensions, annuities and other payments, including the month each payment arrives. Account for withholding and any income that is not inflation-adjusted.
- Calculate the gap. Subtract dependable after-tax income from the planned cash outflow. Only the remaining amount needs to come from investments. A household whose benefits cover basic bills may need far less portfolio-funded spending cash than one drawing most of its living costs from an investment account.
- Stress-test the estimate. Consider a period of higher medical costs, a delayed benefit payment or a temporary cut in discretionary spending. Keep assumptions visible so the balance can be changed when circumstances change.
Vanguard’s cash framework describes cash as money for expenses expected in the near term, not merely a last-resort emergency account. Stephen Weber, CFP®, CLTC®, a senior researcher at Vanguard, puts it this way: “We want people to think about cash as the money they need for expenses in the near term—not just emergencies, but everything happening in the next year.” The explanation appears in Vanguard’s 2026 cash-strategy article.
How many months should be in spending cash?
There is a range because withdrawal dependence and income reliability differ. The figures below are contextual examples, not mandatory targets.

| Situation | Illustrative spending-cash range | How to interpret it |
|---|---|---|
| Investor with stable pay or benefits and modest portfolio withdrawals | About three months of expenses | Vanguard says this is a level many investors use for spending cash; it is not a rule for every household. |
| Retiree whose regular bills depend substantially on portfolio withdrawals | Up to 12 months of portfolio-funded spending or more | Vanguard identifies this as a possible choice for retirees with greater withdrawal dependence. Use the spending gap, not gross household expenses. |
| Emergency reserve for unexpected costs | About three months of expenses as a starting point | This is a separate purpose from scheduled spending. Vanguard presents it as a common starting point. |
| Additional capacity for larger shocks | Another three to six months of reserves available | Vanguard discusses this as additional protection for major surprises. It should not be added automatically if the same dollars already cover planned spending. |
Use the first two rows for the spending bucket and reason separately about the last two rows. Someone with comprehensive health coverage, a paid-off home and flexible spending may accept a smaller contingency reserve. Someone supporting a dependent, maintaining an older house or facing uncertain care costs may choose more liquid capacity. The right comparison is months of portfolio-funded cash flow, plus a separately identified shock reserve.

A worked calculation (illustrative only)
Suppose a household spends $5,500 per month, receives $3,500 in dependable monthly income and expects $6,000 of property and tax bills during the next year. Its regular portfolio gap is $2,000 per month. Twelve months of that gap ($24,000), plus the known $6,000 bills, produces a $30,000 scheduled-spending bucket. The household would then decide how much emergency capacity is appropriate for medical, home or family shocks, checking that those dollars are not already counted in the $30,000.
This arithmetic is an example of the method, not a recommendation for a household with different expenses, taxes, insurance, health risks or income timing.
Keep emergency and contingency money distinct
Retirees often face expenses that are neither ordinary monthly spending nor fully predictable: a major dental procedure, a roof repair, a family emergency, a long-term-care bill or a temporary loss of income. List the events that are plausible for your household and assign a reserve to them. If a planned car replacement is already in the 12-month spending forecast, do not count the same dollars again as an emergency fund.

Vanguard’s description of emergency cash—about three months as a common starting point, with an additional three to six months available for larger shocks—does not tell every retiree to hold six to nine months on top of a 12-month spending bucket. It identifies purposes that must be reconciled in one balance sheet. A retiree may hold one pool that covers both categories, provided the plan acknowledges that using it for an emergency reduces the money available for market downturns.

What qualifies as cash?
Liquidity and price stability matter more than a label. In one Vanguard portfolio framework, cash means a readily available short-term financial instrument with minimal or negligible market risk and a maturity of under three months. Read the account terms before treating a holding as cash: access delays, withdrawal limits, maturity dates, credit exposure and price fluctuations can differ materially.
| Question | Why it matters | Check before assigning the holding to the reserve |
|---|---|---|
| Can you access the money when a bill arrives? | A reserve that requires selling an asset or waiting for a transfer may fail during a stressed market. | Transfer times, settlement, withdrawal limits and any penalties. |
| Can the value fall? | Market losses in the spending bucket recreate the forced-selling problem. | Whether the principal is stable, and what issuer or fund risks apply. |
| When does it mature? | A longer maturity can lock up money or expose it to changing interest rates. | Maturity under three months for holdings you classify as cash under Vanguard’s framework. |
| Will the return keep up with inflation? | Holding too much low-growth cash for many years can reduce purchasing power. | Expected yield after fees and taxes versus your inflation assumptions. |
| How does it fit the whole allocation? | Cash replaces assets that could fund longer-term growth. | Total cash, bonds and stocks together, not each account in isolation. |
Cash-like instruments are not interchangeable. A readily accessible deposit, a short-maturity government obligation and a fluctuating fund can have different guarantees, settlement rules and risks. Choose based on the job the dollars must perform and verify current protections and tax treatment in your jurisdiction.
Why holding too much cash can hurt
Cash reduces volatility for the dollars you will soon spend, but excess cash has an opportunity cost. Vanguard warns that money kept outside longer-term investments may earn less than a diversified portfolio and may fail to keep pace with inflation. The longer your retirement horizon, the more important it is to distinguish money needed in the next year from money that may remain invested for five, 10 or 20 years.
Do not increase the cash target simply because markets are falling. A larger balance can feel safer while quietly changing the portfolio’s risk, expected return and ability to support future spending. Decide the horizon first, then place each dollar in an asset appropriate to that horizon.

Coordinate cash with withdrawals and reliable income
Cash is one part of an income plan. Withdrawal rate, spending flexibility, taxes, account types, required minimum distributions (RMDs), Social Security claiming choices and health costs all affect the amount that must be sold. Fidelity discusses an initial withdrawal guideline in the broad range of 4% to 5% in its downturn article, while Vanguard’s analysis cites roughly 3.5% to 4% for many households over 30 years. These figures come from different assumptions and simulations; neither is a guaranteed safe rate or a cash target. Review the underlying methods in Fidelity’s guidance and Vanguard’s retirement-income analysis.
Broad benchmarks can provide context but cannot set your budget. Vanguard estimates that retirees spend about 80% of pre-retirement income in the first years of retirement and cites average spending of about $72,500 for married couples. Location, housing, health care, taxes and lifestyle can make an individual figure much higher or lower. Neither statistic is a recommended reserve amount.
Use flexibility before selling in a severe decline
If markets fall, a written plan can identify which discretionary expenses can be postponed, which income sources continue, and which account should fund the next withdrawal. That may allow time for a recovery or for a rebalancing decision, but it does not mean waiting in cash is always correct. Selling bonds, stocks or other assets can be appropriate for taxes, RMDs, rebalancing or a change in your long-term allocation.
Handle RMDs and taxes deliberately
Required distributions, withholding and estimated taxes can create large, scheduled cash needs. Include their dates in the 12-month forecast and verify current federal, state and account-specific rules. Fidelity’s RMD strategies for volatile markets discusses considerations when markets are down; your custodian and tax professional can confirm the action that applies to your account.

Common mistakes that produce the wrong target
- Using total expenses instead of the spending gap: benefits and pensions may already fund a large share of bills.
- Counting one dollar twice: a reserve assigned to a scheduled roof repair cannot simultaneously be assumed available for a medical emergency.
- Ignoring timing: annual premiums and tax payments can create a cash need even when the monthly budget appears balanced.
- Calling every stable-looking asset cash: maturity, access and market value still need to be checked.
- Chasing a fixed percentage: a rule such as “10% in cash” says nothing about withdrawal dependence or upcoming bills.
- Assuming cash fixes an unsustainable plan: a reserve only changes when assets are sold; it does not change how much the portfolio must ultimately provide.
- Forgetting inflation: a reserve sized once can buy less later, especially when held for many years.
- Making a U.S. rule universal: Medicare, Social Security, tax treatment and benefit rules differ by country and can change over time.
When to recalculate the balance
Review the forecast at least annually and whenever a major assumption changes. Recalculate after claiming Social Security, starting or ending a pension, a large rent or mortgage change, a new medical diagnosis, a dependent’s change in needs, a planned home or vehicle purchase, a move, an inheritance, a change in tax law or a major change in portfolio withdrawals.
At each review, reconcile four figures: the next 12 months of scheduled outflows, dependable income by month, the portfolio-funded gap and the emergency capacity that remains after scheduled spending. Then check whether the overall investment allocation and withdrawal rate still fit the years the money must last. A financial professional can help model taxes, insurance, RMDs and health-care scenarios, particularly when a downturn coincides with the first years of retirement.
A practical decision checklist
- Have you separated essential, discretionary and one-time costs?
- Are Social Security, pensions and annuities recorded after withholding and by payment date?
- Does the spending bucket cover only the amount investments must provide over the chosen horizon?
- Is the emergency reserve separately labeled, with plausible shocks identified?
- Can every reserve dollar be accessed without selling a volatile asset at an unfavorable time?
- Does the cash balance leave enough of the portfolio invested for later retirement years?
- What spending would you pause if markets fell 20% or more?
- When will you review the plan and what event would trigger an earlier review?
The useful answer is therefore personal and revisable: fund near-term spending and realistic shocks with accessible, low-market-risk money, while keeping longer-horizon assets invested according to a sustainable income plan. Treat the figures published by Vanguard and Fidelity as context for decisions, not as a substitute for your own cash-flow calculation.
