How Mortgage Rates Are Set—and What the CPI Can and Can’t Tell You

Mortgage rates are not set directly by the Federal Reserve’s overnight policy rate or by one inflation report. They emerge from long-term bond and mortgage-backed-securities markets, then each lender adjusts that market price for your credit, loan, property, timing and the lender’s own costs and risk appetite. CPI can move those markets by changing expectations for inflation and future policy, but it cannot tell you the rate you will be offered or whether rates will move by a predictable number of basis points.

The short answer: mortgage rates have two pricing layers

Think of a mortgage quote as the result of two linked calculations:

As an Amazon Associate I earn from qualifying purchases.

  • Market layer: Investors price long-term interest-rate risk and agency mortgage-backed securities (MBS). Those prices influence what it costs a lender to originate and fund a mortgage.
  • Lender layer: The lender adds adjustments for the borrower, loan, property, lock period, points, fees, operating costs and its appetite for risk.

The federal funds rate is an overnight rate. A 30-year fixed mortgage is priced for expected economic and monetary conditions over decades, so the two rates can move in different directions. CPI is one input into those expectations, not a mortgage-rate formula.

How a mortgage becomes a rate on your loan

1. A lender originates the loan

When a bank, credit union or mortgage company approves a conventional loan, it commits money before the borrower makes payments over many years. The lender must estimate the value of those future payments, the chance of default, the chance the borrower prepays or refinances, and the cost of funding and servicing the loan.

Many conventional mortgages do not remain on the originating institution’s balance sheet. The lender can sell qualifying loans into the secondary market, replenishing the cash available for new lending.

2. Loans are pooled into mortgage-backed securities

Freddie Mac describes a process in which it buys qualifying mortgages from financial institutions, pools them and converts the pools into securities sold to investors. This secondary-market structure supplies liquidity: a lender can turn a newly originated mortgage into cash rather than waiting decades for principal and interest to arrive.

Investors assess the yield they require from an agency MBS. Their required yield reflects expected interest rates, inflation, economic growth, credit and liquidity conditions, and the special cash-flow risk of mortgages. Borrowers can prepay when they sell a home or refinance, so an MBS does not behave exactly like a Treasury bond with a fixed maturity.

3. MBS yields feed into mortgage pricing

The Federal Reserve’s July 2026 Monetary Policy Report calls agency MBS yields “an important factor in the setting of home mortgage interest rates.” When MBS prices fall and their yields rise, the economics of making a new mortgage generally become less favorable unless lenders widen or narrow their margins to compensate. When MBS yields fall, lenders may be able to offer lower rates, subject to their own pricing decisions.

MBS trade in a market that includes forward transactions for eligible securities, commonly known as the to-be-announced (TBA) market. Because MBS have prepayment and duration characteristics unlike Treasuries, a mortgage rate is related to Treasury yields but is not simply a Treasury yield plus a fixed markup.

4. Longer-term expectations matter more than today’s overnight rate

The Federal Reserve explains that “the rates charged on longer-term loans are related to expectations of how monetary policy and the broader economy will evolve over the duration of the loans, not just to the current level of the federal funds rate.” Investors therefore react to expected future policy, inflation, growth and government borrowing, not merely to the latest policy announcement.

This is why a Federal Reserve rate cut does not guarantee an immediate decline in 30-year mortgage rates. Markets may have anticipated the cut months earlier. If the announcement also causes investors to expect stronger growth, more persistent inflation or higher future short-term rates, Treasury and MBS yields can rise instead.

Why your quote differs from a national mortgage average

A lender starts with market pricing and then applies borrower- and transaction-specific adjustments. Freddie Mac says lenders set a rate for each person using current market rates and personal factors such as credit, which affects both loan risk and qualification. Its broader methodology also identifies economic conditions, lender risk appetite, overhead costs and borrower credit profiles.

Pricing variable What it can change
Credit history and score Perceived default risk and eligibility for particular pricing tiers.
Down payment and loan-to-value (LTV) The lender’s exposure relative to the property value; a higher LTV can carry a different price.
Loan purpose Purchase, rate-and-term refinance and cash-out refinance can have different risk and pricing.
Occupancy Primary residences, second homes and investment properties are priced differently by many lenders.
Property type Single-family homes, condominiums, multi-unit properties and manufactured homes may receive different adjustments.
Loan amount and term Loan size and a 15-, 20- or 30-year term affect expected cash flows and risk.
Points and lender fees Paying points can reduce the stated rate; credits or fees can change the upfront and long-run cost.
Rate-lock period A longer lock protects you for more time but can carry a different price.
Lender costs and risk appetite Staffing, servicing, capital, capacity and the lender’s desired margin affect the final offer.

These variables interact. A borrower with excellent credit can still receive a different quote from another borrower with the same score if the down payment, property, occupancy, loan size, points or lock period differs.

What a published “average rate” actually represents

A national average is a benchmark, not a guaranteed offer. Freddie Mac’s Primary Mortgage Market Survey (PMMS) uses mortgage applications submitted through its Loan Product Advisor system and limits the sample to qualifying conventional, conforming purchase loans on single-family properties. The resulting weekly figure aggregates applications that meet those criteria; it is not a personalized quote.

For historical context, Freddie Mac reported a 30-year fixed rate averaging 7.03% for the week ending September 24, 2026, and a 15-year fixed rate averaging 6.42% that same week. Those are past weekly observations, not current offers and not forecasts. The same consumer guidance records a 30-year fixed-rate peak of 18.63% in 1981, a reminder that today’s level must be interpreted in its historical setting rather than treated as a permanent ceiling or floor.

When you compare your quote with an average, first check that the loan type, term, points, fees, lock period, occupancy, down payment and property assumptions match. Otherwise, you may be comparing different products.

What CPI measures and why markets watch it

CPI is a consumer-price basket

The Consumer Price Index measures changes over time in prices paid by consumers for a defined basket of goods and services. A monthly CPI release includes an overall index and components such as shelter, food, energy and other goods and services. Investors compare the result with what markets expected.

If CPI is unexpectedly high, investors may infer that inflation will remain elevated or that policy could stay restrictive for longer. That inference can push up expected short-term rates, Treasury yields or MBS yields, which can feed into mortgage pricing. If CPI is unexpectedly low, the reverse may occur. But the response is not guaranteed to be one-directional: other data, positioning and changes in growth expectations can dominate the same day.

The Fed’s 2% goal uses PCE, not CPI

The Federal Reserve monitors several price measures, including CPI and producer-price indexes, but its longer-run 2% inflation objective is expressed using the annual change in the Personal Consumption Expenditures (PCE) price index. The Fed notes that PCE covers a broad range of household spending and adapts more quickly than CPI when consumers change what they buy.

Measure How to use it when thinking about mortgage rates
CPI A widely watched monthly inflation report that can shift expectations for policy, yields and MBS pricing.
PCE price index The measure used for the Fed’s longer-run 2% inflation objective; it is not a direct mortgage quote input either.
Core versions of either index Exclude food and energy to show underlying trends, but still require interpretation across months and categories.

Because CPI and PCE use different methods and spending weights, they can tell slightly different stories in a given month. A CPI surprise may matter to markets even though the Fed’s formal target is stated in PCE terms.

What one CPI report can—and cannot—tell you

It can signal a change in expectations

  • Whether inflation was hotter or cooler than markets anticipated.
  • Whether investors might revise expectations for the future path of Federal Reserve policy.
  • Whether Treasury and MBS yields move in a direction that changes mortgage pricing.

That is an indirect chain: CPI data changes expectations; expectations influence longer-term yields and MBS prices; those market prices influence lender rate sheets.

It cannot produce your mortgage quote

  • CPI does not incorporate your credit, LTV, property, occupancy, loan term, points, fees or lock period.
  • It does not mechanically set the federal funds rate or a 30-year fixed mortgage rate.
  • A single monthly reading cannot establish a persistent inflation trend. Federal Reserve policymakers examine longer averages, subcategories and unusual temporary influences.
  • It cannot tell you whether to lock a rate. Locking is a transaction decision that depends on your closing timeline, tolerance for payment changes and lender terms, not on a one-number rule.

No official source establishes a fixed number of mortgage-rate basis points that follows from a one-tenth-of-a-percent CPI surprise. Any such claim would overstate the precision of the transmission mechanism.

Why mortgage rates can rise after a Fed cut

  1. The cut was already priced in. Traders may have expected it, so the announcement adds little new information.
  2. The Fed’s outlook changed. If officials signal fewer future cuts than investors expected, longer-term yields can rise despite the current cut.
  3. Inflation or growth expectations moved. A strong economic report or high CPI can increase expected future rates.
  4. MBS spreads changed. Mortgage-backed securities can cheapen relative to Treasuries because of prepayment, supply, liquidity or risk concerns.
  5. Lenders changed margins. Capacity, hedging costs, competition and operational conditions can move rate sheets independently of the headline policy rate.

The same logic works in reverse: mortgage rates can fall before an eventual policy cut if markets anticipate easier conditions.

How to compare mortgage offers correctly

Ask lenders to quote the same scenario. A lower note rate can be more expensive if it requires points, while a higher rate with lender credits may reduce upfront cash. Freddie Mac defines a commitment rate as excluding lender-required fees and points, and one point as 1% of the loan amount.

Compare this Keep it identical across quotes
Loan structure Fixed or adjustable, term, loan amount and loan purpose.
Borrower and property assumptions Credit profile, down payment/LTV, occupancy, property type and location.
Rate economics Note rate, points, lender credits, origination charges and other lender fees.
Timing Rate-lock length, expiration date and extension cost.
Total-cost measure APR, cash required at closing and projected payment, including escrow where applicable.

Request written estimates close together in time because market pricing can change during the day. Confirm what is locked, what can change before closing and which fees are lender-controlled versus third-party charges.

Fixed-rate versus adjustable-rate mortgages

A fixed-rate mortgage keeps its interest rate unchanged for the loan term, so the principal-and-interest payment is predictable (apart from changes in taxes, insurance or other escrow items). An adjustable-rate mortgage (ARM) begins with an initial period during which the rate does not change, then can adjust according to the contract.

For an ARM, compare:

  • The length of the initial fixed period.
  • How often the rate can adjust afterward.
  • The index and the lender’s margin.
  • Initial, periodic and lifetime adjustment caps.
  • The payment you could afford if the rate reaches the contract’s maximum.

A lower initial ARM rate is not equivalent to a lower long-term cost unless you understand those adjustment rules and your likely time in the property.

A practical way to read the next CPI release

  1. Check the consensus comparison. Markets react mainly to the difference between the reported data and expectations, not to the number in isolation.
  2. Look beyond the headline. Review core inflation and major categories, especially shelter and services, rather than treating one volatile component as the trend.
  3. Watch the market response. Treasury yields and MBS pricing are more direct mortgage-market indicators than CPI itself.
  4. Check lender rate sheets. A market move may be partly or fully offset by lender margins, capacity or pricing adjustments.
  5. Compare equivalent offers. Evaluate rate, points, fees, APR and lock terms using the same loan assumptions.

This process tells you what information a CPI report adds. It does not turn the report into a reliable forecast of your individual mortgage rate.
