How mortgage rates are affected by gilt yields and swap rates

For a UK fixed-rate mortgage, the closest market reference is usually the interest-rate swap for a similar term, not the latest Bank Rate announcement or a gilt yield on its own. Lenders use swaps to hedge the risk that the cost of funding a fixed mortgage will change. Gilt yields help shape the wider sterling interest-rate curve and often influence swaps, but gilts, swaps and the rate on your mortgage offer are different prices. The final quote also reflects funding costs, credit and capital risk, competition, the borrower segment a lender wants and the lender’s existing hedge position.

That is why a two-year fixed mortgage can become more expensive even when Bank Rate has not changed, and why a fall in gilt yields does not guarantee an immediate fall in every mortgage offer.

The rate chain from gilts to a mortgage offer

Mortgage pricing is easier to understand as a chain rather than a single formula. Each link carries different information and can move at a different speed.

1. Gilt yields set a reference for the sterling curve

UK government bonds, or gilts, are widely used as a relatively low-credit-risk reference for sterling borrowing. Their yields show the return investors demand for lending to the government for particular maturities. When investors expect higher inflation, stronger growth, heavier government borrowing or higher future short-term rates, gilt yields can rise. When the outlook weakens or demand for government bonds increases, yields can fall.

Gilt yields help determine the shape of the long-term interest-rate curve. In evidence to a House of Commons committee, Skipton Building Society chief executive Chris Rhodes described gilt prices as determining that shape. This is a market relationship, not a conversion rule: a five-year gilt yield cannot simply be added to a fixed percentage to produce a five-year mortgage rate.

2. Swap rates price expected floating rates over a term

An interest-rate swap exchanges a fixed payment for a floating payment for an agreed period. In sterling markets, the floating leg is generally linked to SONIA, which moves closely with Bank Rate. The fixed swap rate therefore incorporates expectations about the future path of Bank Rate, as well as term-market supply, demand and the risk of entering the contract.

The Bank of England says overnight index swap (OIS) rates largely reflect expectations for the path of Bank Rate. That makes the relevant swap rate a useful forward-looking market gauge. A two-year swap is not a forecast that Bank Rate will sit at one number for two years; it is the fixed rate at which market participants exchange the expected floating payments and accept the associated risks over that term.

3. The lender hedges a fixed mortgage

A fixed mortgage gives the borrower a known rate while the lender receives fixed income. The lender’s own funding costs, however, may vary. To manage that mismatch, the lender can enter a swap: it pays a fixed swap rate and receives a floating payment, or uses the opposite position depending on its funding structure. The swap turns much of the fixed mortgage exposure into a variable stream that better matches variable-rate funding.

Rhodes told Parliament, “In order to manage interest rate risk on our book, we hedge all of our fixed-rate mortgages using interest rate swaps.” He also said, “Two-year fixed-rate mortgages are hedged using an interest rate swap.” The term match is not necessarily exact for every loan, but a two-year product is commonly assessed against the two-year part of the swap curve and a five-year product against the five-year area.

4. A change in the relevant swap can change the cost of a new deal

If the term-matched swap rate rises, the hedge supporting a new fixed mortgage becomes more expensive. A lender may then raise the mortgage rate, reduce the loan-to-value bands it is willing to offer, withdraw a product or wait for its hedge pipeline to settle. If the swap rate falls, the economics of new fixed lending improve, but the lender may not pass the entire move through immediately.

5. The lender adds its own pricing decisions

The retail rate is the wholesale hedge cost plus other costs and a commercial margin. UK Finance and parliamentary evidence identify several influences:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • the cost and stability of retail deposits and wholesale funding;
  • credit, capital and operational costs for the borrower and loan type;
  • the loan-to-value band and expected loss if a borrower defaults;
  • competition and the volume of applications a lender wants;
  • the borrower segment the lender is trying to attract; and
  • the lender’s existing hedge book and the capacity of its pipeline.

A lender that receives more applications than expected may reprice even if swaps are unchanged. Conversely, a lender may hold a rate temporarily after a market fall because it has already bought hedges, has stock of applications to process or would incur a cost disposing of swaps that are no longer needed.

Why gilt yields and swap rates are not interchangeable

Gilts and swaps can move in the same direction because both respond to expectations for inflation, growth and future interest rates. They are not the same price, however. A gilt is a government security with a particular cash-flow structure and market supply. A swap is a contract between counterparties whose floating leg is linked to an overnight rate such as SONIA.

Rhodes described gilt pricing as a risk-free reference and swap pricing as somewhat higher. The difference reflects, among other things, swap-market conventions, counterparty and funding considerations, liquidity and the supply and demand for hedging. The spread can widen or narrow. A gilt-yield move therefore provides context for mortgage pricing, while the relevant swap move is usually the more direct wholesale signal for a fixed-rate loan.

What happens when markets move

  1. Expectations change. New data, fiscal announcements, geopolitical events or central-bank communication alter expectations for inflation and Bank Rate.
  2. Gilts and the swap curve reprice. Investors trade government bonds and swaps, moving yields and term swap rates. The two markets may not move by identical amounts.
  3. Lenders recalculate hedge costs. The lender assesses the swap needed for new fixed applications and the cost of funding the loan.
  4. The product price changes, or does not. The lender weighs the market move against its hedge inventory, funding, risk appetite and competitive position.
  5. Borrowers see the effect at a product event. A new purchase or remortgage can be quoted at the new rate. Someone already inside a fixed period normally keeps the contractual rate until the deal ends.

This sequence explains why headlines about gilt yields are not a live mortgage-rate ticker. The transmission can be rapid for new products, delayed by lender decisions or partly offset by other costs.

Fixed, tracker and lender-variable mortgages respond differently

Product type Main pricing reference What happens when Bank Rate or swaps move during the deal What happens at the end
Fixed rate Term-market pricing, especially the relevant swap rate, plus lender costs and margin The contractual payment normally does not reset because Bank Rate, gilt yields or swaps changed The borrower chooses a new deal or moves to the lender’s reversion rate under the contract
Tracker An external benchmark, commonly Bank Rate, plus or minus a stated margin The rate and payment usually change when the benchmark changes, subject to the product terms The contract’s next stage applies; it may continue tracking or require a new product
Lender variable rate A rate set by the lender under its terms The lender can change it under the contract; it is not necessarily a mechanical Bank Rate tracker The borrower remains on the variable rate or switches to another product

A fixed borrower can therefore be insulated from a market shock until the deal expires, while a tracker borrower may feel a Bank Rate change in the next payment cycle. A lender-variable rate requires the borrower to read the change provisions rather than assume a fixed spread to Bank Rate.

What the historical data shows

The following figures illustrate transmission in particular periods. They are not current quotes and should not be used as a forecast.

Period and measure Reported movement What it demonstrates
Bank of England, Financial Stability Report, December 2022 Two-year OIS rates rose to more than 5% in September 2022 and later fell to 4.4%. The average quoted rate for a new two-year fixed mortgage at 75% loan-to-value rose to about 6%, compared with below 2% over recent years. The Bank of England said the sharp rise in two-year OIS rates fed through to higher mortgage rates. The mortgage figure is a specified quoted average, not a price for every borrower.
IMLA, period ending April 2026 Two-year fixed mortgage rates rose from 3.97% to 5.14%; five-year fixes rose from 4.01% to 5.00% by the end of April 2026. IMLA attributed the repricing to swap-market movement after the conflict began in late February. It reported stable tracker pricing while Bank Rate did not change.
FCA intermediary study, 2018 (page updated 2026) A 27-basis-point difference in average borrowing cost for two-year fixed mortgages sold by different intermediaries to like-for-like consumers. Distribution and advice channels can affect the result. It is historical evidence, not a guaranteed saving today.
FCA consultation using 2024 data £246 billion of gross mortgage advances in 2024 and about £1,680 billion of residential mortgage loans outstanding at the end of 2024. These are market-size figures, not measures of how a particular gilt or swap move reaches an individual quote.

How to use market information when you are borrowing or remortgaging

If you are choosing a new fixed rate

Look at the term-matched swap direction as background, but do not wait for a particular market level as though it guaranteed a cheaper offer. A lender can price differently from its peers, and a rate that appears attractive can have a large product fee, restrictive early-repayment charge or expensive reversion rate.

If your fixed deal is already running

Gilt and swap movements do not normally change your contractual payment during the fixed period. Check the exact end date, any early-repayment charge and the date on which you can secure a replacement product. A future quote depends on market conditions and lender pricing at that time.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

If you are on a tracker

Bank Rate is the contractual reference for many trackers, so the benchmark change matters directly. Swap rates still matter indirectly because they influence expectations and the pricing of alternative fixed products, but they do not replace the benchmark written into your tracker contract.

If you are on a lender variable rate

Read the product terms and the lender’s notice. The rate may respond to Bank Rate, funding costs or other conditions, but the contract determines what the lender is permitted to do.

Compare the whole mortgage cost, not one headline rate

Mortgage price is a package of interest, fees and other charges. Compare offers over the period you realistically expect to keep the product, rather than ranking them by the initial rate alone.

Item to compare Why it matters
Initial interest rate and deal length Shows the payment during the initial period and how long it is protected or linked to a benchmark.
Product fee and other charges A lower rate can cost more overall when a fee is added or financed into the loan.
Early-repayment charge and overpayment rules These affect the cost of moving, refinancing or making extra payments before the deal ends.
Reversion rate This is the rate that may apply after the initial deal if you do not switch; its level can materially change the cost of delay.
Loan-to-value and eligibility The advertised price may apply only at a particular LTV, income profile, property type or credit standard.
Total cost for your expected holding period Include payments, fees and likely switching costs for the period you expect to retain the product.

The FCA’s materials also require lenders to consider affordability under future-rate stress testing. The comparison is therefore both a price exercise and a resilience test: a deal that is cheapest at today’s payment may not be suitable if the borrower could not manage the permitted future-rate scenario.

Affordability rules and rate stress

The FCA says lenders generally must assess likely future rate rises over a minimum five-year period. There are exceptions for contracts shorter than five years and for rates fixed for at least five years. Firms have flexibility over how they design a justified stress test and should have regard to independent market expectations.

This rule is separate from the market quote. Swap and gilt rates can influence the rate used in an affordability calculation, but the lender must apply its own documented method and assess income, expenditure and the loan structure. Check the FCA’s current rules when applying because regulatory requirements can change.

Common mistakes when reading gilt and swap headlines

  • “Gilts rose, so every mortgage must rise today.” The relevant swap term, lender funding, hedge inventory and competition determine whether and when a retail rate changes.
  • “Bank Rate is the price of a five-year fix.” Bank Rate is central to trackers and influences expectations; a five-year fix is also exposed to term swap pricing and lender decisions.
  • “A lower swap rate guarantees a lower mortgage offer.” Fees, credit risk, funding and margin can offset part of the market move.
  • “The average mortgage rate is one universal number.” Bank of England quoted-rate series cover specified LTV and fixed-period categories and use previous-month data. A weighted headline can move when the mix of fixed periods changes, even if individual term rates fall.
  • “The rate on an existing fix will be repriced.” The fixed contract normally controls the payment until its end date.

A practical checklist before choosing a deal

  1. Write down the product type, fixed period or benchmark, end date and contractual margin.
  2. Record the quoted rate’s date, source, LTV band and whether it is a quoted or effective rate.
  3. Calculate the total cost including the product fee and other charges for the period you expect to keep the mortgage.
  4. Check the reversion rate, early-repayment charge, overpayment allowance and portability terms.
  5. Test the payment against a higher rate and your own income and expenditure, not only the lender’s maximum.
  6. Obtain comparable illustrations from more than one lender or an authorised intermediary; the FCA’s historical 27-basis-point finding shows that distribution channel can matter, but it is not a promise of a saving.
  7. Recheck the market and the lender’s offer validity before completion, because a quote can expire while gilt and swap markets are moving.

The useful mental model is simple: gilts influence the broad curve, swaps translate expected short-term rates into a term hedge, and lenders turn that hedge cost into a retail product after adding funding, risk and commercial decisions. The mortgage you can actually obtain depends on all three layers.
