Mortgage rates affect housing through two opposing channels. Higher rates raise the cost of financing, reduce the number of households that can afford a given payment, and usually weaken sales and price growth. At the same time, owners who hold much cheaper fixed-rate mortgages may avoid selling because a move would require replacing that loan with a more expensive one. Fewer owners list their homes, so the supply available to buyers can shrink. Prices therefore depend on which force is stronger in a particular market and period—not on mortgage rates alone.
The same rate increase can depress demand while supporting prices through restricted listings. Existing homes and newly built homes also respond differently. Understanding those distinctions explains why prices can remain firm even when borrowing costs are high.

What mortgage rates change first: affordability and demand
A mortgage rate determines the interest portion of a homeowner’s monthly payment. When the rate rises, a buyer qualifying for the same income and debt limits generally has to borrow less to keep the payment affordable. Some households postpone buying, choose a less expensive property, make a larger down payment, or leave the market altogether. Investors and second-home buyers may also find that projected returns no longer justify a purchase.

The effect is strongest for highly payment-sensitive households and in markets where many homes are discretionary purchases rather than necessities.

The Federal Reserve summarized the affordability channel in its July 2024 Monetary Policy Report: “Relatively high mortgage interest rates and house prices have reduced affordability and depressed homebuying sentiment.” That statement describes a broad condition, not a fixed percentage change in prices for every city.
Mortgage rates are a user-cost decision
Buyers compare the full cost of owning with the cost of renting and with the expected benefits of moving. Interest is only one part of that calculation; property taxes, insurance, maintenance, homeowners-association fees, expected appreciation, and rent levels also matter. A rate increase raises the financing component immediately for a new borrower, while an owner with a fixed-rate loan is insulated from that change until refinancing or selling.
Because loan balances, down payments, taxes, and insurance differ, the same market-rate move does not produce the same payment change for every household. This is why national rate movements can have uneven local effects.

Why prices can rise or stay firm when rates are high
Home prices are set by the balance between effective demand and the number of homes offered for sale. If demand falls but listings fall by even more, the remaining homes can still attract multiple bids or sell near previous prices. A market does not need strong overall demand for prices to rise; it needs enough demand relative to the available inventory.
Federal Reserve staff research by Elliot Anenberg and Daniel Ringo found that mortgage-rate-sensitive demand can have a strong short-run effect on home sales and prices. In a pandemic-era model, the researchers estimated that new listings would have needed to increase by 30 percent to keep price growth at prepandemic rates. That 30 percent is a historical simulation under the study’s assumptions, not a universal supply target or a forecast for today. The analysis is available in “Volatility in Home Sales and Prices: Supply or Demand?”
When the stock of homes for sale is unusually small, a modest number of active buyers can support prices. Sellers may also prefer to wait rather than accept a lower price, making listed inventory even less responsive to weaker demand. This interaction is the reason a high-rate market can show fewer transactions without an equivalent decline in prices.

The mortgage-rate lock-in effect on existing homes
“Rate lock-in” is the disincentive for a homeowner with a low fixed mortgage rate to sell and take out a new loan at a higher rate. Suppose an owner has a fixed loan priced well below current market rates. Selling pays off the old mortgage, and buying another home usually requires financing at the current rate. Even if the owner wants more space, a shorter commute, or a different school district, the payment on the replacement home can be substantially higher.

Lock-in is primarily a supply problem for existing homes. It does not make every owner unwilling to move: job changes, divorce, death, retirement, financial distress, and other life events can force a sale. But it can remove many discretionary sellers from the market, reducing the flow of listings available to buyers.
What FHFA’s estimates show—and why the versions must be separated
Federal Housing Finance Agency researchers modeled the relationship between an owner’s fixed mortgage rate and the prevailing market rate. Their estimates changed when the paper was revised and the sample period was extended. The figures below are study estimates, not current national readings or predictions.
| FHFA release | Study period | Estimated effect of a 1-point market-rate gap | Estimated transactions prevented | Estimated price effect |
|---|---|---|---|---|
| March 18, 2024 Working Paper 24-03 | 2022 Q2–2023 Q4 | 18.1% lower probability of sale | 1.33 million | Lock-in-related supply reduction raised prices 5.7%; elevated rates directly reduced prices 3.3% |
| Revised August 2024 paper | 2022 Q2–2024 Q2 | Not restated on the overview page as a new single-point estimate | 1.72 million | Lock-in raised prices an estimated 7.0% |
The revised FHFA overview reported that the 7.0 percent supply effect counteracted an estimated 5.6 percent direct price reduction from higher rates. Those revised numbers should not be blended with the earlier 5.7 percent and 3.3 percent estimates: they come from a different paper version and an extended period. Neither set says that prices must rise nationally whenever rates are high. The results describe modeled effects over the specified sample, with outcomes that can differ by metropolitan area and housing segment.
The earlier paper also estimated a 57 percent reduction in fixed-rate-mortgage home sales in 2023 Q4. That is a modeled change for that quarter, not a measurement of all U.S. home sales and not a permanent decline.

Existing homes: listings can contract
For an existing home, the key supply decision is whether an owner lists. A high market rate does not increase the number of owners willing to sell if selling means surrendering a favorable fixed loan. The Federal Reserve noted in July 2024 that “the supply of existing homes for sale remains quite low, as many homeowners are reportedly ‘rate locked’—unwilling to move and take out a new mortgage while mortgage rates are relatively high.”

As rates remain elevated, lock-in can gradually weaken: owners may build enough equity to make a move worthwhile, accept a higher payment for a necessary relocation, or refinance through a different transaction structure. But the speed of that adjustment depends on household circumstances and the path of future rates.
New homes: financing and demand pull in opposite directions
Builders face higher financing costs when interest rates rise. Construction loans, land carrying costs, and the required return on a project become more expensive. Higher mortgage payments can also reduce the pool of buyers for newly built homes, leading builders to delay starts, reduce project size, or offer fewer upgrades.
New construction can nevertheless remain active when buyers cannot find suitable existing homes. Builders may have inventory, flexible pricing, or the ability to offer financing incentives that reduce a buyer’s initial payment. The Federal Reserve’s July 2024 housing report described this support for new-home sales and construction. Such incentives do not eliminate the underlying rate cost; they shift part of it to the builder or lender and may be limited to certain models, loan types, or time periods.
The Federal Reserve Bank of Dallas explained in May 2026 that higher rates raise payments and decrease demand for new construction and home sales. Its discussion, “What drives mortgage rates and their response to monetary policy changes,” emphasizes that the construction response depends on both financing conditions and buyer demand.
Mortgage rates are influenced by more than the Federal Reserve’s policy rate
The Federal Reserve sets an overnight policy rate, not the rate printed on every 30-year mortgage. Mortgage pricing is tied more closely to long-term market interest rates, expectations for inflation and future policy, investor demand for mortgage-backed securities, credit risk, lender costs, and the borrower’s loan characteristics.
When markets expect short-term rates to remain high, longer-term yields can rise and mortgage rates may increase even before a policy decision. Conversely, mortgage rates can fall while the overnight policy rate is unchanged if investors expect weaker growth or lower future inflation. The Dallas Fed describes the 30-year mortgage rate as an important transmission channel and explains how market pricing and term rates influence what borrowers pay.

This distinction matters when interpreting headlines. A central-bank rate cut does not guarantee an immediate, equal-sized mortgage-rate decline, and a policy-rate increase does not mechanically produce the same increase in mortgage rates.
Which channel dominates in a given market?
Several characteristics determine whether higher rates mainly weaken prices or mainly restrict supply:
- Mortgage-rate distribution: A market where many owners have very low fixed rates is more exposed to lock-in than one with mostly recent, higher-rate borrowers.
- Local construction capacity: Areas with available land, permissive zoning, and responsive builders can add homes more readily than supply-constrained areas.
- Job and population growth: New households can sustain demand even when financing is expensive, while job losses can overwhelm a listing shortage.
- Housing segment: Entry-level homes, luxury properties, condos, and investor-owned units have different buyers and financing sensitivities.
- Construction costs and credit: Labor, materials, land prices, and the availability of construction lending affect how quickly builders can respond.
- Buyer mix: Cash buyers and households with large down payments are less sensitive to mortgage rates than highly leveraged first-time buyers.
These factors mean a national estimate cannot be applied mechanically to every metropolitan area. A city with abundant new supply may see a clearer demand-driven slowdown, while a city with very few listings may experience stable or rising prices despite fewer sales.
How the effects unfold over time
Immediately after rates rise
New borrowers face higher payments as lenders reprice loans. Mortgage applications, showing activity, and completed sales can weaken before sellers change asking prices. Owners with existing fixed loans generally do not feel an immediate payment change, so listing behavior may remain limited.
After several quarters
If high rates persist, some buyers adjust budgets and some sellers make necessary moves. Builders reassess projects, incentives, and inventory. Local markets with rising employment may continue to absorb homes, while markets with weak demand can accumulate unsold listings and cut prices.

Lower rates can improve affordability and release some pent-up demand. They may also reduce lock-in by narrowing the gap between an owner’s current rate and the rate on a replacement loan. If many owners list at once, additional supply can moderate the price response; if listings remain scarce, renewed demand can produce faster price growth.

How to read housing data without drawing the wrong conclusion
Look at sales and inventory together. Falling sales with flat prices can indicate that supply is constrained rather than that demand is healthy. Rising inventory with longer marketing times and larger price reductions points to a stronger demand slowdown. Also separate existing-home listings from new-home starts and completed new-home sales; they are governed by different decisions and financing timelines.
When citing a research estimate, record the model’s geography, sample dates, paper version, and whether the number is a one-time historical estimate or a recurring rate. The FHFA figures illustrate why this discipline matters: the March 2024 page and the revised August 2024 paper report different periods and different aggregate effects.
Practical implications for households
For prospective buyers
Evaluate the payment at the actual rate you can obtain, not at a hoped-for future refinance rate. Compare the total monthly housing cost, preserve cash for repairs and reserves, and recognize that a lower purchase price may not offset a much higher interest cost. In a lock-in market, fewer listings can mean more competition even when overall demand is weaker.
For current owners considering a move
Compare the cost of giving up the existing loan with the nonfinancial reasons for moving. A necessary relocation has a different decision threshold from a discretionary upgrade. Ask lenders about the full replacement-loan payment and closing costs rather than focusing only on the advertised rate.
For builders and local officials
High rates can suppress project feasibility, but shortages of existing homes may leave unmet demand for appropriately priced new homes. The most responsive projects are those that control land and construction costs, target buyers who cannot find existing inventory, and use incentives that remain financially sustainable.
Bottom line
Higher mortgage rates usually reduce affordability and buyer demand, which puts downward pressure on sales and prices. Rate lock-in can simultaneously reduce existing-home listings, supporting prices by making supply even tighter. New construction feels the rate increase through project financing and buyer payments but may receive demand from households shut out of the resale market. The outcome is the net result of these channels, shaped by local supply, buyer composition, construction economics, and time.
