How Mortgage Points Work and When Paying Them Is Worth It

Mortgage discount points are an upfront fee you pay at closing to obtain a lower interest rate. One point costs 1% of the mortgage balance, but the rate reduction is set by the lender, loan type and market conditions—not by a universal formula. Paying points can reduce your total interest if you keep that loan long enough for the monthly savings to recover the upfront charge. If you move or refinance sooner, the lower rate may not repay the cost.

The practical test is straightforward: compare identical loan offers, divide the points cost by the monthly principal-and-interest savings, and compare that break-even period with the time you realistically expect to keep the mortgage. Then account for cash reserves, other closing costs, lender credits and your specific tax situation.

What mortgage points are

A discount point is a one-time charge paid at closing in exchange for a lower mortgage rate. One point equals 1% of the original loan amount. On a $100,000 mortgage, one point costs $1,000; on a $400,000 mortgage, it costs $4,000. Fractional points are common, so 0.25 points on a $300,000 loan would cost $750.

The percentage does not tell you how much the rate will fall. A lender might price one point differently from another lender, and the effect can change with the loan program, credit profile, property type, market pricing and loan size. There is no guaranteed “one point equals one-quarter percentage point” rule. Compare the actual rate and payment in each written offer.

Do not confuse points with other percentage fees

Some lenders use “points” loosely for percentage-based charges that do not reduce the interest rate. Ask the loan officer to identify the exact fee, state whether it changes the note rate, and show the resulting payment. On the federal Loan Estimate and Closing Disclosure, discount points tied to a lower rate appear on page 2, Section A. Lender credits appear in Section J. The disclosure is more reliable than a headline rate or a sales label.

How the points trade-off works

Points shift cost between the beginning and the life of the loan:

  • Pay points: more cash at closing, a lower rate and lower scheduled principal-and-interest payments.
  • Pay no points: less cash at closing, a higher rate and higher scheduled payments.
  • Take lender credits: the lender contributes toward eligible closing costs in exchange for a higher rate and higher payments.

Taxes, insurance, prepaid interest and escrow deposits are generally not changed by the rate adjustment, so isolate principal and interest when estimating savings. A complete comparison should still include every closing cost and the cash you must bring to closing.

How to calculate a rough break-even period

Break-even is the number of months required for cumulative monthly savings to equal the points cost. It is a screening calculation, not a promise of a result.

  1. Request matching quotes. Ask the same lender for the same loan amount, term, occupancy, property type and lock period with zero points and with the proposed points. Obtain the Loan Estimates for both.
  2. Record the relevant figures. Note the points charge, interest rate, monthly principal-and-interest payment, lender credits and all other loan costs. If comparing lenders, ask each to quote the same point or credit amount.
  3. Calculate monthly savings. Subtract the lower-rate payment from the no-point payment. Use principal and interest, not a payment that includes different escrow amounts.
  4. Divide cost by savings. For example, $2,000 of points divided by $50 in monthly savings equals a 40-month simple break-even period.
  5. Compare with your holding period. Estimate when you might move, sell, refinance or otherwise pay off the loan. If that event is likely before 40 months in the example, the points have not recovered their cost through payments.
  6. Run several horizons. Compare total cash and payments at a short, likely and long holding period. This is especially important when your future plans or refinancing prospects are uncertain.

The arithmetic ignores the time value of money, investment alternatives for the cash, changing refinance opportunities, possible prepayment and differences in other fees. Use it to screen options, then judge the full Loan Estimates and your liquidity.

Illustrative calculation

Item Illustration
Loan amount $300,000
Points option 1 point, or $3,000 upfront
Monthly principal-and-interest savings $75
Simple break-even 40 months ($3,000 ÷ $75)
Decision question Will the same loan probably remain outstanding for more than 40 months?

The numbers above are arithmetic only, not a current market quote. Your lender’s actual rate reduction and payment determine the result.

Points versus lender credits

Lender credits reverse the points trade: you accept a higher interest rate so the lender can offset some closing costs. A borrower with limited cash may value the credit, while a borrower with ample reserves and a long expected holding period may prefer points. Neither is automatically cheaper; the answer depends on the time you keep the loan and the amount of cash available now.

Option Upfront adjustment Rate Monthly principal-and-interest change
Zero points $0 5.000% Baseline
Discount points 0.375 points, or $675 4.875% $14 lower
Lender credit $675 credit 5.125% $14 higher

These are CFPB illustrative terms, not a current quote or a universal rate reduction. The point is the direction of the trade: cash paid upfront lowers the rate; cash received upfront raises it.

When paying points may be worthwhile

You expect to keep the mortgage beyond break-even

If your realistic holding period comfortably exceeds the calculated break-even, the lower payments have more time to recover the upfront cost. Include the possibility of an earlier sale, refinance or cash payoff rather than relying on an optimistic time horizon.

You can pay without weakening your reserves

Points should be paid from money that remains after the down payment, other closing costs, moving expenses and an appropriate emergency fund. A lower payment does not compensate for being unable to handle a repair, income interruption or other near-term need.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

The point option has competitive overall pricing

One lender may offer a lower headline rate but charge more in points, underwriting fees or other costs. Compare the total cash to close and projected payments, not the rate alone. CFPB guidance notes that lenders use different pricing structures, so a rate-only comparison can mislead.

When points may be a poor fit

  • You expect to move, refinance or pay off the mortgage before the break-even month.
  • Paying points would reduce your emergency savings or leave insufficient cash for closing and ownership costs.
  • The lower rate comes with materially higher non-point fees or less favorable loan terms.
  • You are relying on a tax deduction to make the deal work without confirming eligibility.
  • You cannot obtain comparable written offers, making the claimed savings uncertain.

The CFPB summarizes the uncertainty this way: “If you don’t know how long you’ll stay in the home or when you’ll want to refinance and you have enough cash for closing and savings, you might not want to pay points to reduce your interest rate or take a higher interest rate to receive credits.”

How to compare real lender offers

  1. Standardize the assumptions. Keep loan amount, term, loan type, occupancy, property, down payment, lock period and estimated closing date consistent.
  2. Request three versions. Ask for zero points, the lender’s proposed points and a lender-credit alternative.
  3. Check the disclosures. Confirm points in Loan Estimate Section A and credits in Section J. Verify that the rate shown is the note rate, not an advertised annual percentage rate with different assumptions.
  4. Build a holding-period table. For each offer, calculate cash to close and cumulative payment cost at the months you might realistically keep the loan.
  5. Ask what happens on payoff. Points are paid upfront and are not refunded if you sell or refinance early. Confirm any prepayment terms and how a future refinance would affect your economics.
  6. Compare lenders on equal terms. CFPB recommends shopping around and asking lenders to quote the same amount of points or credits so the comparison is meaningful.

Historical use of points: what the CFPB data shows

CFPB’s Data Spotlight, published April 5, 2024, analyzed HMDA records from 2019 through the third quarter of 2023. These are historical figures for the report’s defined population, not current-market forecasts and not evidence that paying points is beneficial.

Loan category Share paying points, first three quarters of 2023 Median points among those paying
Home purchase 58.7% 1.0 point
Non-cash-out refinance 56.2% 1.1 points
Cash-out refinance 88.5% 2.1 points

In the same analysis, the share of home-purchase loans with points rose from 30.5% in 2021 to 60.7% in 2023. The share of refinance loans with points rose from 36.4% to 57.5%. HMDA records the dollar amount paid to reduce a rate, but does not show how much the rate fell because of the points or how well borrowers understood the exchange. Those limitations prevent a conclusion about whether the borrowers got good value.

Federal tax treatment of mortgage points

IRS Publication 936 (2025) generally treats qualifying points as prepaid interest, but eligibility depends on detailed tests. An eligible taxpayer who itemizes deductions may generally deduct points in the year paid for a mortgage used to buy or build a main home, or elect to deduct them ratably over the mortgage term. Requirements address the main home, local custom, cash-method accounting, separately stated service charges, funds provided, loan purpose, percentage calculation and how the points appear on the settlement statement.

Second homes and refinances

Points on a second-home mortgage generally are not fully deductible in the year paid; if the requirements are met, they are generally spread over the loan term. Points paid to refinance are generally deducted over the term of the new mortgage, even when the new loan is secured by the main home. Publication 936 describes a limited exception for the portion tied to proceeds used to substantially improve the main home when the specified tests are met.

Charges that are not points

Fees for services are not deductible as prepaid interest merely because they appear at closing. IRS examples include appraisal fees, VA funding fees, mortgage-insurance premiums, notary fees and preparation costs for the mortgage note or deed of trust.

Seller-paid points and an early payoff

A seller or homebuilder may pay points. The buyer generally treats qualifying seller-paid points as if the buyer paid them, while reducing the home’s basis by that amount under IRS guidance. If points are being amortized and the mortgage ends early, the remaining amount may generally be deductible in that year. A same-lender refinance is an exception: the remaining balance is generally spread over the new loan term instead.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Tax treatment is separate from the mortgage break-even calculation. A deduction is not a dollar-for-dollar refund, and you should confirm current IRS rules with the applicable publication or a qualified tax professional before relying on a tax benefit.

A decision checklist

  • Do I know the exact points charge and the rate it buys?
  • Are the zero-point and points offers identical in loan amount, term and other terms?
  • What is the monthly principal-and-interest difference?
  • What is the simple break-even month?
  • How likely am I to keep this exact loan past that month?
  • Will paying points leave adequate emergency and ownership reserves?
  • What would a lender-credit option cost over my likely holding period?
  • Are other fees materially different between offers?
  • Have I checked the IRS rules that apply to my home, loan purpose and filing status?

Bottom line

Pay mortgage points only when the upfront charge fits comfortably in your budget, the written rate reduction is real and comparable, and you are likely to keep the loan long enough for the monthly savings to exceed the cost. If your timeline is uncertain or cash is tight, compare a zero-point offer and lender credits rather than assuming the lowest advertised rate is the best deal.
