How Mortgage Points Affect Your Closing Costs and Cash Needed at Closing

Mortgage discount points make you pay more at closing in exchange for a lower interest rate. One point normally costs 1% of the mortgage amount, not 1% of the home price. Whether that trade saves money depends on the lender’s actual rate reduction, your quoted payment, how long you keep the loan and how much cash you can use at closing.

Points increase the loan costs shown on your disclosures. They can also increase the amount you need to bring to closing, although deposits already paid, seller credits, lender credits and the down payment determine the final “Cash to Close” figure. Compare a zero-point quote, the proposed points and any lender-credit option using the same loan terms before choosing.

What mortgage points are and what they buy

A discount point is an upfront fee paid to the lender for a lower interest rate. The Consumer Financial Protection Bureau (CFPB) describes the tradeoff this way: “Points lower your interest rate, in exchange for paying more at closing.”

One point equals 1% of the loan amount. On a $300,000 mortgage, one point is $3,000; 0.5 point is $1,500 and 0.25 point is $750. The calculation uses the amount borrowed, not the property’s purchase price. If you borrow $240,000 to buy a $300,000 home, one point is $2,400.

The rate reduction is not fixed

A point does not guarantee a particular reduction, such as 0.25 percentage point. The value of a point varies with the lender’s pricing, loan type, borrower qualifications and market conditions. Two lenders can charge the same number of points but offer different rates, or charge different points for similar rates. Use the rate and payment on each lender’s written quote rather than a rule of thumb.

Points and lender credits are opposite choices

Paying points is the “cash now, lower payment later” option. A lender credit reverses the tradeoff: the lender contributes money toward closing costs, while you accept a higher interest rate and payment. A credit is not free; it is priced into the loan’s rate. Ask for both choices in writing so you can compare the total cost over the time you expect to keep the mortgage.

How points change closing costs and cash to close

Closing costs are not the same as cash to close

Closing costs are the loan and transaction charges paid at settlement, excluding the down payment. They can include lender charges, title and recording fees, prepaid items and discount points. “Cash to Close” is the amount you must actually bring or wire. It includes the down payment and closing costs, then subtracts deposits already paid, seller credits, lender credits and other adjustments.

Consequently, adding the point fee to a rough closing-cost estimate does not tell you the exact amount required at closing. For example, a $3,000 point fee may raise total closing costs by $3,000, but an earnest-money deposit or a seller credit can reduce the cash-to-close number by more than that amount. Conversely, a larger down payment can make cash to close much higher even when closing costs are unchanged.

Where the point fee appears

On the Loan Estimate, points are included in the lender’s loan costs. Estimated cash to close appears in a separate calculation that incorporates the down payment and transaction adjustments. On the Closing Disclosure, inspect the borrower-paid origination charges and points, total closing costs, lender credits and cash to close. The CFPB’s Loan Estimate explainer and Closing Disclosure explainer show where those figures are located.

The lender generally must provide the Closing Disclosure at least three business days before consummation. Use that review period to compare the final figures with the latest Loan Estimate and ask the lender to explain significant differences. The CFPB’s guidance on the form is also set out in What is a Closing Disclosure? and Regulation Z section 1026.38 at https://www.consumerfinance.gov/rules-policy/regulations/1026/2024-01-01/38/.

Discount points Points added to loan costs A lower quoted interest rate More cash or financing at closing, with a lower principal-and-interest payment
Lender credit Credit toward eligible closing costs A higher quoted interest rate Less cash at closing, with a higher principal-and-interest payment

When comparing different lenders, ask each one for the same amount of points or the same amount of lender credit. A quote with 1 point is not directly comparable with one offering 0.25 point unless you account for the different upfront fees and rates.

A practical break-even calculation

A simple first-pass test divides the additional upfront cost of points by the monthly principal-and-interest savings:

Break-even months = extra cost of points ÷ monthly payment reduction

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Suppose the point option costs $2,400 more than the zero-point option and lowers the quoted principal-and-interest payment by $30 per month. The simple break-even point is 80 months, or about 6 years and 8 months. If you sell, refinance or otherwise pay off the loan before then, the payment savings alone would not have recovered the upfront fee.

This calculation is only a screening tool. It does not model the changing share of each payment that goes to principal, the opportunity cost of using cash at closing, taxes, insurance, refinancing costs, prepayment or payoff timing, or differences in lender fees. Compare projected total costs at several dates rather than treating one month as a universal answer.

CFPB’s published illustration

The CFPB gives a specific, non-current illustration for a $180,000, 30-year fixed-rate mortgage. It compares a 5.0% zero-point loan with a 4.875% loan carrying 0.375 points. In that example, the points cost $675 more upfront and reduce the monthly payment by $14. The arithmetic break-even is about 48 months ($675 divided by $14), but the CFPB figures are an example reviewed October 19, 2023, not a market quote or a promise about your loan.

Illustration option Rate Points or credit Upfront difference versus zero points Monthly payment difference
Zero points 5.0% 0 Baseline Baseline
Pay points 4.875% 0.375 points $675 more $14 less per month
Take lender credit 5.125% $675 credit $675 less upfront $14 more per month

Actual pricing depends on the lender, product, market and borrower. There is no universal rate reduction or break-even period for one point.

Match the choice to how long you will keep the mortgage

If you expect to keep the loan for a long time

Points may be reasonable when the lower payment is likely to continue beyond your break-even period and you have sufficient reserves after closing. Confirm that the lower rate applies to the exact term and product you intend to use, and include the effect of any planned refinance in your time horizon.

If your move or refinance date is uncertain

A zero-point quote preserves more cash and avoids committing to an upfront fee that may not be recovered. The CFPB says borrowers, on average, keep a mortgage about five years before moving or refinancing; that is a general benchmark, not a prediction for an individual household. Compare your shortest realistic holding period as well as your most likely one.

If cash at closing is the main constraint

A lender credit can reduce the amount due, but the higher rate increases every payment while the loan remains outstanding. Make sure the credit is permitted for the costs you need to cover and that the resulting cash-to-close figure, not just the credit line, fits your available funds.

Step-by-step: decide how many points to pay

  1. Fix the comparison scenario. Use the same loan amount, occupancy, property type, mortgage program, term and lock period for every quote.
  2. Request three versions. Ask for zero points, the proposed points and a lender-credit alternative. Require the lender to state the dollar amount of each point or credit.
  3. Capture the payment change. Compare principal-and-interest payments; do not assume taxes, insurance or mortgage insurance will change because of points.
  4. Calculate a first-pass break-even. Divide the additional point cost by the monthly payment reduction, then test the result against your shortest, longest and most likely time in the loan.
  5. Review all lender-controlled fees. A lower rate can be offset by higher origination or processing charges. Compare those fees separately instead of treating points as the only price difference.
  6. Check your liquidity. After the down payment, points, other closing costs and prepaid items, retain the emergency and maintenance reserves you need.
  7. Recheck the final disclosure. Confirm the points and credits on the Closing Disclosure and compare its cash-to-close amount with the latest Loan Estimate before signing.

Common mistakes and how to correct them

  • Assuming one point always lowers the rate by a set amount. Ask for the lender’s actual rate and payment at zero points and at the proposed point level.
  • Calculating points from the home price. Multiply the point percentage by the loan amount. A 1% point on a $300,000 loan is $3,000 even if the home costs more or less.
  • Calling every closing charge “cash to close.” Use the disclosure’s cash-to-close calculation, which includes the down payment and adjustments for deposits and credits.
  • Comparing unlike offers. A 0.5-point quote from one lender and a zero-point quote from another hide the pricing difference. Request matching points or credits.
  • Using lifetime interest as the only test. If you move or refinance early, a loan with lower lifetime interest may still have cost more during your actual holding period.
  • Ignoring the final disclosure. If the Closing Disclosure differs materially from the Loan Estimate, ask the lender for an itemized explanation before closing.
  • Spending all available cash on points. A lower payment does not compensate for being unable to cover reserves, moving costs or immediate repairs.

What to ask your lender

  • What is the rate and monthly principal-and-interest payment at zero points?
  • How many points are offered, what is the exact dollar cost, and what rate reduction does that price produce for this loan?
  • What lender-credit option is available, and how much higher would the rate and payment be?
  • Which lender fees change between the scenarios?
  • What are the estimated cash-to-close amounts after my deposit, seller credits and any lender credit?
  • Will the quoted point price remain the same through my rate lock, and what happens if the loan amount changes?

For definitions of finance charges and how they are disclosed, see the CFPB’s finance-charge explanation and its TILA-RESPA Integrated Disclosure guide.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Bottom line

Mortgage points raise upfront loan costs by a known dollar amount—1% of the loan amount per point—but the benefit is lender-specific. Choose points only after comparing matching zero-point, point and lender-credit offers, checking the payment savings against your realistic time in the loan and confirming the final cash-to-close figure on the Closing Disclosure. A lower monthly payment by itself is not proof that paying points is the better deal.
