How Mortgage-Backed Securities Differ From Covered Bonds and Other Bank Funding

Mortgage-backed securities (MBS) are securities whose payments come from a pool of mortgage loans, while covered bonds are obligations of a bank that also give investors recourse to a designated cover pool. That legal difference determines who owes you, where the mortgages sit, how losses are allocated and what the bank achieves by issuing the instrument. “Other bank funding” is broader: senior unsecured debt relies mainly on the bank’s credit, while secured bank debt depends on the collateral and ranking specified in its terms.

Neither label is a universal safety grade. MBS guarantees differ by agency, issuer and transaction; covered-bond protection depends on the legal regime, the cover pool and the issuing bank. Compare the exact programme and jurisdiction rather than assuming that collateral makes any bond risk-free.

What each instrument is from an investor’s point of view

Mortgage-backed securities: a claim on mortgage-pool cash flows

An MBS represents an interest in payments generated by many mortgage loans. In a typical cash securitization, the loans are transferred to a trust or another special-purpose vehicle, which issues the securities. Borrowers’ principal and interest payments are collected, passed through and distributed according to the security’s rules.

MBS is a family of structures, not one guarantee. Investor.gov distinguishes agency issuance from private-label MBS. Ginnie Mae securities carry the full faith and credit of the United States. Fannie Mae and Freddie Mac provide guarantees under their own frameworks, but those guarantees are not the same as a full-faith-and-credit U.S. government backing. Private-label MBS depend on the transaction’s credit support, mortgage quality, servicing and legal provisions.

Covered bonds: the bank remains your debtor

A covered bond is a debt obligation of the issuing bank or other eligible institution. Investors have a primary claim on that issuer and, if the issuer fails, preferential recourse to a segregated pool of eligible assets, commonly residential or commercial mortgages or public-sector loans. This two-layer protection is called dual recourse.

Covered-bond investors normally rank equally with one another within the programme. The bonds are not ordinarily split into mortgage-pool loss tranches in the way a collateralized mortgage obligation (CMO) can be. The cover pool is monitored and replenished under the applicable law, but the details—eligible assets, overcollateralization, segregation, supervision and resolution treatment—vary by country and programme.

Other bank funding: usually a claim on the bank

Senior unsecured bank bonds generally give investors a claim on the issuing bank without a dedicated mortgage pool. Repayment therefore depends primarily on the bank’s creditworthiness, the bond’s ranking and the insolvency law that applies. Secured bank debt adds collateral, but its priority, substitution rights, haircuts, maturity and enforcement mechanics are instrument-specific. Deposits, certificates of deposit, central-bank borrowing and wholesale facilities are also bank funding, although their protections and priorities differ.

How are mortgage-backed securities different from covered bonds?

Dimension Mortgage-backed securities Covered bonds Senior unsecured or other bank debt
Who owes the investor? Usually a trust or issuing vehicle whose payments come from the mortgage pool; any guarantee depends on the programme and issuer. The issuing bank, with additional recourse to a designated cover pool. Usually the bank as borrower; secured instruments add only the collateral and priority stated in their documents.
Where are the loans? In a cash securitization, loans are transferred to a trust or other vehicle. Synthetic securitization can transfer credit risk without transferring the loans or providing the same cash funding. Loans generally remain on the bank’s balance sheet but are identified as cover-pool assets. This is the common model, not a universal rule across jurisdictions. Loans may remain available for ordinary lending or be separately pledged, depending on the instrument and terms.
Payment design Pass-throughs distribute pro-rata principal and interest. CMOs can redistribute cash flows into tranches with different payment priority, expected maturity and loss exposure. Covered bonds generally rank equally within the programme and are not ordinarily divided into mortgage-pool loss tranches. Senior unsecured bonds have no dedicated mortgage pool; other secured debt follows its specific collateral and ranking.
Main investor exposure Mortgage defaults, servicing and pool performance, prepayments, market value and liquidity; guarantees may reduce credit risk but do not remove the other risks. Both issuer credit and cover-pool quality, plus interest-rate, extension, legal-enforceability and liquidity risks. Issuer credit, ranking, collateral (if any), maturity, governing law and market liquidity.
What the bank is trying to achieve Cash securitization can provide funding and may transfer credit risk. Synthetic securitization can transfer risk without cash proceeds. Primarily a continuing refinancing source while the bank retains the mortgages and remains the obligor. A broad funding channel whose cost, maturity, ranking and collateral encumbrance depend on the terms.

The European Central Bank uses this balance-sheet and recourse contrast as a general structural explanation. It is not a rule that overrides national law or a particular transaction’s documents.

Do banks keep mortgages when they issue covered bonds?

Usually, yes. In the common covered-bond model, the bank keeps the mortgage loans on its balance sheet, designates qualifying loans to a cover pool and continues to owe the bondholders. The pool is not simply sold away as it is in a conventional cash securitization. If the bank remains solvent, investors are paid by the bank under the bond terms; if it defaults, the cover-pool claim is the additional source of recovery.

Keeping the loans means the bank retains the customer relationship, servicing responsibilities and much of the mortgage credit exposure. It also means the same assets cannot normally be pledged freely to another creditor while they are committed to the covered-bond programme. The extent of that encumbrance and the safeguards for other creditors are set by the governing regime.

How does securitization differ from covered-bond funding?

Cash securitization

In a cash securitization, the originator sells or transfers mortgages to a vehicle that finances the purchase by issuing MBS. Investors look primarily to the vehicle’s assets and the transaction’s waterfalls, reserves, guarantees and other credit enhancement. The bank receives cash and may reduce or share its exposure to mortgage performance, subject to representations, servicing obligations and any retained interests.

Synthetic securitization

A synthetic transaction transfers specified mortgage credit risk through guarantees, credit-linked notes or derivatives while the loans remain with the bank. Because the loans are not sold, the bank may obtain capital or risk-transfer benefits without receiving the same balance-sheet funding as a cash deal. “Securitization” therefore does not automatically mean that mortgages left the bank or that new cash was raised.

Covered-bond funding

With covered bonds, the bank raises money by issuing its own debt and earmarking a pool for the programme. The bank keeps the mortgages, receives refinancing cash and remains responsible for interest and principal. If assets leave the pool or deteriorate, the programme’s rules may require substitution or additional collateral. Investor protection comes from the combination of the bank claim and the statutory or contractual pool claim, not from a transfer to an independent issuer.

Are covered bonds safer than mortgage-backed securities?

There is no universal answer because “safer” can mean different things. Covered bonds have dual recourse and generally equal ranking, which can provide stronger structural protection against a single source of loss than an MBS tranche with limited credit enhancement. But the investor still faces the issuing bank, and a weak bank, a deteriorating cover pool or an unenforceable pool claim can impair recovery.

MBS credit risk varies enormously. A senior agency pass-through with an applicable government or agency guarantee is not economically the same as a private-label subordination tranche. A CMO’s senior tranche may receive principal before a subordinate tranche, while an equity or first-loss tranche absorbs losses first. Guarantees can address timely payment or ultimate principal under their terms, but they do not eliminate market-value, liquidity or prepayment risk.

A useful comparison separates four questions:

  • Credit: Is repayment supported by a government guarantee, the bank, a mortgage pool, subordination, insurance or several of these?
  • Prepayment and extension: How quickly can principal return when borrowers refinance, and what happens if repayment is delayed?
  • Rates: How will duration and price react to interest-rate changes, including changes in expected mortgage lives?
  • Liquidity and law: Can the security be sold readily, and will the promised recourse work in the relevant insolvency and resolution system?

Covered bonds often have deep markets, but liquidity is not guaranteed. MBS can also be highly liquid in some agency markets and difficult to trade in private-label or smaller issues. The prospectus, not the label, determines the protection.

Why MBS investors care about prepayment risk

Mortgage borrowers can repay early, especially by refinancing when rates fall or by selling a home. In a basic pass-through, that principal is returned to investors sooner than expected. The investor may then have to reinvest at lower yields. When rates rise, refinancing slows and the security’s expected life can extend, leaving capital tied up longer than planned. This combination—shorter effective maturity when rates fall and longer maturity when rates rise—is a defining MBS risk.

CMOs redistribute these cash flows among tranches. One tranche may receive principal first, another may receive scheduled interest for longer, and subordinate tranches may absorb losses before senior classes. The trade-off is more predictable payment priority for some investors, but greater dependence on the waterfall, collateral assumptions and modelling. Covered bonds normally do not create this mortgage-pool tranche hierarchy; their key risks are instead linked to the bank, the cover pool and the programme’s maturity and resolution rules.

What banks get from each funding method

MBS: funding and possible risk transfer

A cash MBS transaction converts mortgage receivables into immediate funding and can move some credit risk to capital-market investors. The bank may obtain balance-sheet flexibility, but it may retain servicing, representations, liquidity support or subordinated interests. A synthetic deal can transfer credit risk or generate regulatory-capital relief without supplying equivalent cash, so funding and capital relief should not be treated as the same objective.

Covered bonds: durable refinancing with retained assets

Covered bonds are primarily a refinancing tool. The bank can borrow at potentially attractive terms while keeping mortgages as earning assets and maintaining customer relationships. The cost is that the cover pool is encumbered and the bank continues to owe investors. Investors receive the benefit of dual recourse; the bank accepts ongoing obligations to maintain pool quality and reporting.

Senior unsecured debt: flexible but issuer-dependent

Unsecured bonds can fund any part of the bank’s balance sheet without dedicating a mortgage pool. They may be simpler to issue, but investors rely more directly on the bank’s credit and insolvency ranking. Secured wholesale borrowing can lower funding costs or meet collateral requirements, yet it reduces the pool of assets available to unsecured creditors and can create maturity or margin-call risk.

A practical way to compare a specific issue

  1. Identify the legal issuer. Confirm whether the debtor is a bank, a trust, a government-sponsored entity or another vehicle, and identify every guarantor.
  2. Map the collateral. For an MBS, review the mortgage types, geography, seasoning, servicing and credit enhancement. For a covered bond, identify eligible assets, substitution rules, overcollateralization and monitoring.
  3. Read the payment waterfall. Determine whether cash flows are pass-through, sequential, pro-rata or tranched, and which class absorbs losses first.
  4. Test early- and late-payment scenarios. Examine expected life, prepayment assumptions, extension provisions, amortization and any soft-bullet or conditional-pass-through features.
  5. Check default and resolution treatment. Read the governing law, ranking, acceleration rules, cover-pool segregation and the treatment of derivatives and servicing after issuer failure.
  6. Assess tradability and price sensitivity. Compare issue size, dealer support, bid-ask spreads where available, duration, spread risk and the effect of rate changes.
  7. Separate yield from protection. A higher coupon may compensate for tranche subordination, private-label credit, longer duration or weaker liquidity rather than represent free income.

How large is the market?

One dated U.S. data point illustrates scale without pretending to compare unlike markets: the U.S. Securities and Exchange Commission staff reported $196.0 billion of total commercial mortgage-backed securities issuance across 348 CMBS issuances in 2025 on a page published June 30, 2026. The figures use third-party data and may be revised. They cover U.S. commercial MBS categories only—not all residential MBS, all MBS globally or covered bonds—so they should not be read as a market-wide comparison.

Common mistakes to avoid

  • Calling every MBS government-backed. Check whether the security is Ginnie Mae, a Fannie Mae or Freddie Mac issue, or private label, and read the exact guarantee.
  • Assuming collateral means no risk. Mortgage losses, valuation gaps, legal defects, liquidity stress and issuer failure can still matter.
  • Treating covered bonds as off-balance-sheet securitization. The normal model leaves the loans with the bank and gives investors a bank claim plus cover-pool recourse.
  • Confusing funding with risk transfer. Covered bonds mainly refinance; cash securitization can also transfer credit risk; synthetic securitization may transfer risk without cash funding.
  • Comparing yields without duration. MBS prepayment and extension behaviour can change effective maturity, while covered and unsecured bank bonds have their own interest-rate exposure.
  • Ignoring jurisdiction. Eligibility, segregation, supervision, resolution and collateral enforceability differ among legal regimes and individual programmes.

Frequently Asked Questions

Can a covered-bond investor claim the bank and the mortgages at the same time?

The structure provides a claim on the issuing bank and preferential recourse to the designated cover pool, subject to the programme’s law and insolvency procedures. It is not an unrestricted claim on every mortgage the bank owns.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Does selling mortgages into an MBS always remove them from a bank’s risk?

No. A cash transfer may shift some exposure, but the bank can retain servicing duties, representations, liquidity support or subordinated interests. Synthetic securitization can transfer credit risk while the loans remain on the bank’s balance sheet.

Why can an MBS lose value even when borrowers are paying?

Its price can fall because interest rates, expected prepayments, spreads or market liquidity change. Regular borrower payments do not eliminate those market risks.
