How Interest Rates Affect Mortgage REIT Dividends and Share Prices

Interest rates affect mortgage real estate investment trusts (mREITs) through several channels at once. A rise in short-term rates can increase their financing costs, while higher bond yields can reduce the market value of mortgage assets. Falling rates can lower funding costs but also accelerate mortgage prepayments, forcing reinvestment at lower yields. Hedging can soften some benchmark-rate moves without eliminating mortgage-spread risk.

Because these effects offset one another, there is no rule that rising rates always cut a dividend or that falling rates always lift a share price. The result depends on each mREIT’s assets, funding, leverage, hedge portfolio, prepayment assumptions, liquidity and the yield investors require for owning its shares.

What a mortgage REIT owns and why rates matter

A mortgage REIT generally earns income from mortgage-backed securities (MBS), mortgage loans or other real-estate credit assets rather than owning and operating apartment buildings or offices. It commonly finances those assets with repurchase agreements, secured loans, derivatives and other borrowings. The difference between asset income and funding costs is its net interest spread; leverage magnifies both gains and losses on the equity.

Rates influence an mREIT in two broad ways: they change the cash earnings produced by the portfolio and they change the market value that investors assign to its assets, liabilities and shares. Prepayments, mortgage spreads and hedges can make the path different from the direction of the policy rate or a Treasury yield.

The main channels from interest rates to dividends and book value

1. Funding costs can squeeze net interest income

Much mREIT borrowing reprices quickly. If short-term financing costs rise faster than the yields on existing mortgage assets, the net interest spread narrows. Lower net interest income can reduce earnings available to support the dividend, especially when the portfolio cannot be repositioned quickly or hedges do not offset the increase.

The size of the squeeze depends on how quickly assets reprice, whether debt is fixed or floating, the maturity of the borrowings, hedge gains or losses and leverage. A REIT with mostly fixed-rate assets and short-reset funding is generally more exposed to a rapid increase in short-term rates than one whose assets or financing reprice together.

2. Higher yields reduce the value of fixed-rate mortgage securities

Fixed-income securities normally lose market value when comparable yields rise. Mortgage securities also have embedded borrower prepayment options, so their duration changes as rate expectations change. When rates rise and refinancing becomes less attractive, prepayments often slow and the expected life of the securities extends. An asset that lasts longer than expected has more exposure to the now-higher yields.

AGNC Investment Corp. explains that duration can increase as rates rise and that negative convexity can add exposure beyond a simple duration calculation. A decline in asset value reduces tangible net book value (book value) for shareholders. With leverage, a given percentage decline in assets can produce a much larger percentage decline in equity. Lower collateral values can also trigger lender margin calls, forcing an mREIT to raise cash or sell assets into a weak market.

3. Falling rates can accelerate prepayments

When mortgage rates fall, homeowners are more likely to refinance or move. Faster prepayments return principal sooner than expected. If an mREIT bought a mortgage security above par, the remaining premium may have to be amortized more quickly, reducing reported interest income.

The returned principal also has to be reinvested. In a falling-rate environment, newly available mortgage assets may offer lower yields. Thus, lower funding costs do not automatically translate into higher distributable earnings: prepayment speeds, premium amortization and reinvestment yields can offset the benefit.

4. Rising rates can create extension risk

Higher rates may slow prepayments and extend the expected life of mortgage assets. The REIT can then be left holding lower-yielding securities for longer while its short-term financing becomes more expensive. Extension also increases duration and can make the portfolio’s market value more sensitive to additional rate increases.

This is why the same rate move can affect current earnings and book value differently. A falling-rate move may help the market value of some assets but hurt future income through faster prepayments. A rising-rate move may increase the yield available on new investments while simultaneously reducing current asset values and increasing funding costs.

5. Hedges offset selected rate risks, not every risk

mREITs use interest-rate swaps, swaptions, Treasury futures and other derivatives to manage exposures to benchmark rates. A hedge tied to Treasury or swap rates can offset part of a move in those benchmarks. Its effectiveness depends on the hedge’s maturity, notional amount, reset terms, collateral requirements and the assumptions used when it was established.

Mortgage-spread risk is separate. The spread is the extra yield investors demand for mortgage securities over a benchmark rate. Spreads can widen even when Treasury and swap rates are stable or hedged. Wider spreads reduce mortgage-asset values and book value, and hedges designed for benchmark rates generally do not eliminate that loss.

“Our hedging strategies are generally not designed to protect our net book value from spread risk, which as a levered investor in mortgage-backed securities is the inherent risk we take that the spread between the market yield on our investments and the benchmark interest rates linked to our interest rate hedges fluctuates.”

How share prices respond

An mREIT’s share price reflects more than its latest dividend. Investors continually reassess the estimated value of the mortgage portfolio, leverage, liquidity, expected earnings and the probability that the payout will be maintained.

Market yields also set the return investors demand. If risk-free or lower-risk yields rise, an unchanged mREIT dividend may look less attractive. The shares may need to fall so that the dividend yield rises enough to compensate for the new opportunity cost and the mREIT’s credit, spread and leverage risks. Conversely, falling market yields can support share prices if investors accept a lower yield, but concerns about prepayments, asset selection or future earnings can outweigh that support.

Shares can therefore trade above or below reported book value. A discount may signal concern about future asset losses, funding liquidity or dividend sustainability; a premium may reflect confidence in management, hedging, asset quality or future earnings. The market price is an expectation, not a real-time statement of the portfolio’s accounting value.

Why a dividend is not a mechanical rate indicator

The board declares the dividend after considering earnings, taxable income, liquidity, capital, leverage, hedges and its outlook. Current yield alone does not establish future safety. A high yield can result from a falling share price rather than a stronger payout.

AGNC stated in its 2024 annual report: “Our risk management actions may lower our earnings and dividends in the short-term to further our objective of preserving our net book value and maintaining attractive levels of earnings and dividends over the long-term.” The statement captures the trade-off: management may accept lower near-term results to reduce leverage or protect book value, or it may preserve cash rather than maximize the current distribution.

Rising and falling rate scenarios

Rate environment Potential benefit Potential pressure What to examine
Rates rise quickly New investments may offer higher yields; slower prepayments can reduce reinvestment friction. Short-term funding costs rise; fixed-rate MBS lose value; duration extends; margin calls become more likely. Asset and liability repricing, hedge gains, leverage, liquidity and duration gap.
Rates fall quickly Funding costs may decline; existing fixed-rate assets can gain value. Prepayments accelerate; premium amortization increases; principal may be reinvested at lower yields. Prepayment assumptions, asset premiums, reinvestment yields and hedge behavior.
Rates remain volatile Active repositioning may create opportunities. Hedge performance, collateral calls and spread volatility can dominate the simple rate direction. Liquidity reserves, margin terms, spread sensitivity and realized hedge results.
Mortgage spreads widen New purchases may eventually offer higher spreads. Existing MBS values and book value decline, even if benchmark rates are hedged. Spread duration, asset composition and whether hedges address spread risk.

What published sensitivity figures actually tell you

Company rate-shock tables are dated, portfolio-specific model estimates. They are not universal forecasts. Read the valuation date, asset and liability mix, hedge positions, prepayment assumptions, treatment of mortgage spreads, leverage and whether the portfolio is held static.

AGNC’s June 30, 2026 rate-shock table estimated that an instantaneous parallel increase of 25 basis points would reduce tangible net book value per common share by 2.3%. A 75-basis-point increase corresponded to an estimated 8.8% decline. The estimates include hedges, assume no change in mortgage spreads and use a static portfolio; they describe AGNC’s holdings and assumptions on that date, not every mREIT or AGNC’s future portfolio. Down-rate scenarios in the same analysis floor rates at zero.

AGNC also reported a 6.7% economic return on tangible common equity per share for the second quarter of 2026: $0.36 of declared dividends per common share plus a $0.20 increase in tangible net book value per share. Economic return combines the cash distribution and the change in book value, so it can differ materially from dividend yield alone.

How to compare two mortgage REITs without being misled

Compare the same reporting periods and definitions. A dividend per share from one company cannot be judged against distributable earnings, book value or economic return from another period.

Measure AGNC, Q2 2026 ARMOUR Residential REIT, Q2 2026
Dividend per share $0.36 declared dividend per common share, included in reported economic return $0.72
Earnings measure Economic return included a $0.20 increase in tangible net book value per share Distributable earnings per share: $0.72
Book value per share Not stated in the cited comparison $17.53
Total/economic return 6.7% economic return on tangible common equity per share 4.8% total economic return
Leverage Not stated in the cited comparison Implied leverage: 7.7
Net effective duration Not stated in the cited comparison 0.01

These figures are company-specific quarterly measures and are not directly interchangeable. ARMOUR’s presentation, dated July 22, 2026, illustrates why dividend, distributable earnings, book value, economic return, leverage and duration should be read together rather than ranking REITs by yield.

A practical checklist for evaluating rate sensitivity

  1. Identify the assets. Determine whether the portfolio is mainly fixed-rate Agency MBS, adjustable-rate mortgages, credit assets or another mix. Different assets respond differently to rates, spreads and defaults.
  2. Map the funding. Read the maturity, repricing speed, collateral and counterparty terms of borrowings. Compare the expected asset yield with the all-in funding cost.
  3. Check leverage and liquidity. Higher leverage magnifies book-value changes. Review unencumbered assets, cash, financing capacity and margin-call exposure.
  4. Read the duration disclosure. Note net duration or duration gap, the size of each rate shock and whether the result is a static-portfolio estimate.
  5. Separate benchmark and spread risk. Ask which risks the derivatives hedge and which remain exposed to mortgage-spread widening.
  6. Review prepayment assumptions. Faster prepayments affect premium amortization, asset duration and the yield on replacement investments.
  7. Compare dividends with earnings. Use the company’s defined distributable-earnings or taxable-income measure for the same quarter, then examine whether book value and liquidity are improving or deteriorating.
  8. Consider the market yield. Compare the share yield with prevailing alternatives and with the risk the portfolio is taking. A high yield may compensate for a high probability of a cut.

Questions to ask before relying on a high yield

  • Is the dividend covered by the company’s stated earnings measure, or is coverage deteriorating?
  • Would a modest rate shock materially reduce book value under the latest filing’s assumptions?
  • How much of the portfolio’s spread and duration risk is actually hedged?
  • Could slower prepayments or faster prepayments damage earnings in the expected rate path?
  • Does the company have enough liquidity to meet collateral calls without selling assets at depressed prices?
  • Are the quoted dividend, book value and economic-return figures from the same quarter and calculated under comparable definitions?

The latest company filing is the best place to answer these questions because the portfolio, leverage and hedge book change over time. A sensitivity table is useful for understanding exposures, but it cannot predict the next dividend or share price.
