How ETF Expenses, Tracking Error, and Liquidity Affect Returns

ETF returns are shaped by three separate forces: the fund’s ongoing expenses, how closely it follows its benchmark, and what it costs you to trade. The expense ratio lowers the fund’s net asset value (NAV) through operating deductions. Tracking difference shows the fund’s actual return gap against its index, while tracking error shows how variable that gap is. Liquidity affects your investor-level result through bid-ask spreads, commissions, and the possibility of buying above or selling below NAV.

A low expense ratio is useful, but it does not by itself prove that an ETF is the cheapest choice. You must compare equivalent benchmarks, realized benchmark-relative returns, trading spreads, premiums or discounts to NAV, and your own order size and trading method.

How do ETF fees affect returns?

An ETF’s expense ratio is its annual operating-expense measure, shown in the standardized prospectus fee table. The fund pays these expenses from its assets, so they reduce NAV and the value of shareholders’ holdings over time. The U.S. Securities and Exchange Commission summarizes the effect plainly: “Fees and expenses reduce the value of your fund’s investment returns.”

The ratio is expressed as a percentage of assets. As a simple illustration, a 0.20% annual expense ratio represents about $20 per year on a $10,000 balance before considering market performance, compounding, trading, or any fee waivers. The deduction is not normally presented as a separate bill; it is reflected in the fund’s NAV and reported returns.

The expense ratio is not the complete bill

The prospectus fee table does not necessarily capture every cost that affects what you earn. The SEC identifies several additional expenses investors may encounter:

  • Brokerage commissions: charges from your brokerage account when you buy or sell, where applicable.
  • Underlying transaction costs: costs the fund incurs when trading the securities in its portfolio.
  • Securities-lending costs: expenses and operational effects associated with lending portfolio securities.
  • Bid-ask spread: the difference between the best available buying and selling prices for the ETF itself.

Some of these costs are indirect and are not displayed as part of the stated expense ratio. Consequently, two ETFs with identical ratios can produce different investor outcomes because of portfolio turnover, implementation choices, trading conditions, tax effects, or the price at which you execute your order.

Why the lowest ratio may not produce the highest return

Your result has two layers. First, the fund must convert its benchmark exposure into a realized NAV return. Second, you must buy and sell shares at market prices. A fund with a slightly higher stated expense ratio can sometimes deliver a smaller benchmark-relative shortfall if its portfolio management, sampling, rebalancing, cash handling, or securities-lending revenue offset more of its costs. Conversely, a very low ratio can be overwhelmed by a wide spread or an unfavorable premium when you trade.

Use the expense ratio as a starting point, not as a complete ranking. Compare it with the fund’s realized tracking difference and the trading conditions you are likely to face.

What is the difference between tracking error and tracking difference?

Tracking difference is the amount by which an ETF’s return differs from its benchmark over a stated period. If an index returns more than the fund, the fund has a negative tracking difference for that period. The figure should always identify the dates, return convention, and benchmark used.

Tracking error measures the dispersion or variability of those periodic differences. It is commonly calculated as the standard deviation of daily fund-versus-index return differences. It answers a consistency question: how steadily did the ETF follow its benchmark, rather than how large was the average gap?

Why the distinction matters

A fund can have a persistent but stable shortfall. For example, regular operating expenses may create a similar negative gap each period, producing a meaningful tracking difference but relatively low tracking error. Another fund may average a smaller gap while its daily differences swing widely, resulting in higher tracking error. Looking at only one measure can therefore mislead you about implementation quality.

Terminology is not perfectly uniform across product materials. Some issuers define the calculation window, frequency, or annualization differently. Read the issuer’s stated methodology and period rather than assuming every “tracking error” number is directly comparable. Historical tracking describes what happened; it does not guarantee future performance.

Match the benchmark before comparing funds

Compare ETFs that seek the same exposure and use the same, or genuinely comparable, benchmark. A fund tracking a broad domestic index should not be judged against one tracking a different index simply because both are described as “large-cap” or “global.” Differences in sector weights, countries, currencies, duration, or methodology can create return gaps that have nothing to do with fees or execution.

Also align share classes, reporting currencies, distributions, total-return versus price-return conventions, and measurement dates. Otherwise, you may mistake different market exposure for superior or inferior tracking.

Can an ETF’s bid-ask spread reduce returns?

Yes. The bid is the highest displayed price at which someone is willing to buy, and the ask is the lowest displayed price at which someone is willing to sell. A buyer generally executes near the ask; a seller generally executes near the bid. The difference is the bid-ask spread, a direct trading friction that lowers your potential return when you cross it.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

The SEC describes the spread as “a hidden cost to investors since spreads reduce potential returns.” A spread is especially important for frequent traders, small accounts, and large orders that consume several levels of the order book. Fixed brokerage commissions can add another layer of cost when the charge is large relative to the transaction.

The SEC’s worked spread example

In an SEC illustration, an ETF share is quoted at $59.50 bid and $60.00 ask. Buying 200 shares at the ask costs $12,000; immediately selling those shares at the bid produces $11,900, a $100 loss before any other costs. This is a worked example, not a claim about typical spreads or expected investor outcomes.

Trading volume is only one liquidity signal

High trading volume can accompany narrower spreads, but volume alone does not describe the liquidity available for your order. Consider:

  • the current spread and the fund’s reported median spread;
  • your order size compared with displayed depth;
  • the liquidity and trading hours of the underlying holdings;
  • volatility and market conditions when you trade; and
  • any commission or account charge imposed by your broker.

A fund with modest headline volume can still trade efficiently if authorized participants and market makers provide depth. A heavily traded ETF can still become expensive to trade during a fast-moving market.

Why does an ETF trade at a premium or discount to NAV?

NAV is the per-share value of the ETF’s underlying portfolio, calculated according to the fund’s valuation process. ETF shares, however, trade on an exchange throughout the day at market prices. A premium occurs when the market price is above NAV; a discount occurs when it is below NAV.

Premiums and discounts can change as supply and demand, creation and redemption activity, market hours, currency movements, and the liquidity of the underlying securities change. They may become larger during stressed markets, at the open or close, or when the underlying market is closed while the ETF continues trading.

How premiums and discounts affect your result

Buying at a premium means you pay more than the reported underlying value at that moment. Selling at a discount means you receive less. These effects are separate from the expense ratio and can matter even when the ETF’s spread appears narrow. The relevant question is not whether an ETF has ever traded away from NAV, but how large and persistent the deviations are under normal and stressed conditions.

How to compare two ETFs step by step

  1. Confirm the exposure. Read each prospectus and verify the benchmark, geographic and sector exposure, security selection method, currency treatment, and distribution policy. Do not compare implementation costs until you know the funds are intended to do the same job.
  2. Record the current ongoing costs. Use the latest prospectus fee table to note the expense ratio and other listed expenses. Check whether a fee waiver or reimbursement is temporary and when it expires.
  3. Measure the realized benchmark gap. Compare tracking difference over matching periods using the same return convention, currency, share class, and benchmark. A one-year figure should be compared with another one-year figure ending on the same date, not with a different market cycle.
  4. Check consistency. Review tracking error and the issuer’s calculation method, including observation frequency and annualization. A stable gap and a volatile gap have different implications even if their average differences look similar.
  5. Estimate your trading friction. Check the live spread, reported median spread, likely order size, order type, and broker commission or account charge. A market order may execute immediately but can cross the spread; a limit order can control price but may not fill.
  6. Review price versus NAV. Examine current and historical premiums and discounts, including behavior during volatile periods. Use the fund website and regulatory disclosures for NAV, closing price, holdings, and spread information.
  7. Fit the fund to your objective. Costs cannot compensate for unsuitable exposure. Consider concentration, liquidity of the underlying assets, volatility, tax treatment, and whether the ETF belongs in your overall allocation.

A practical way to separate fund cost from investor cost

When evaluating an ETF, keep three calculations distinct:

  • Fund-level drag: the expense ratio and other operating effects reflected in NAV.
  • Benchmark-relative implementation: the observed tracking difference and tracking error over a defined period.
  • Trade-level friction: spread, premium or discount, commission, and the execution price you actually receive.

This separation prevents a common mistake: attributing every return shortfall to the expense ratio. A fund can have a modest expense ratio but a negative tracking difference caused by trading, cash balances, sampling, taxes, or other implementation effects. Your own return can then diverge further because you bought at a premium, crossed a wide spread, or paid a commission.

Common comparison mistakes and how to avoid them

Comparing unlike benchmarks

Two products with similar names may hold different securities or use different weighting rules. Start with the benchmark methodology and holdings, not the marketing label.

Treating tracking error as total underperformance

Tracking error is variability, not the size of the average return gap. Use tracking difference for the gap and tracking error for its consistency.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Using stale fee or spread data

Fund expenses, spreads, market prices, commissions, and reported tracking statistics can change. Use the latest prospectus, fund website, and brokerage information available when making a decision.

Assuming volume guarantees a cheap fill

Volume is an aggregate measure. Your order may still face limited depth, a changing spread, or a premium/discount to NAV. Review the quote immediately before trading and consider order size and order type.

Ignoring stressed-market behavior

Normal-market spreads and premiums do not describe every session. The SEC warns that spreads may widen and premiums or discounts may become larger in stressed conditions. If you may need to sell during a downturn, this behavior belongs in your risk assessment.

What U.S. investors should verify before trading

The guidance and disclosure conventions described here are U.S.-focused. Tax rules, broker charges, trading venues, and disclosure requirements differ by jurisdiction. Before placing an order, review the ETF’s latest prospectus and website for its expense information, NAV, closing market price, holdings, historical premiums and discounts, and median bid-ask spread. Confirm your broker’s current commission schedule and any account-level charges.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

The SEC’s fee bulletin on mutual fund and ETF expenses was updated July 23, 2025. Because fund disclosures and market measures are time-sensitive, treat that date as the publication date of the guidance, not as a substitute for checking current fund and broker data.

The decision rule

For two ETFs with genuinely comparable exposure, prefer the one whose total expected friction is lower for your situation: a reasonable ongoing expense ratio, a small and consistent benchmark gap, controlled tracking variability, and trading conditions that match your order size and holding period. If the funds serve different exposures, do not let a lower fee decide the comparison. The right ETF is the one that delivers the exposure you need at a cost you can observe and manage.
