How Defined-Benefit and Cash-Balance Pensions Work

A defined-benefit pension promises a retirement benefit calculated under a formula, rather than a benefit that rises or falls with each participant’s investment account. A cash-balance pension uses a hypothetical account statement with pay and interest credits, but it remains a defined-benefit plan: the employer’s formula determines the benefit, and the participant does not own the plan’s trust assets as an individual account.

What a defined-benefit plan promises

The IRS defines a defined-benefit plan as a retirement plan that provides a benefit based on a fixed, pre-established formula. A traditional formula often produces a specified monthly payment and uses factors such as compensation and years of service. Your benefit is therefore determined by the plan document, not by the day-to-day value of investments assigned to you.

The formula may use final average pay, career-average pay, a percentage of pay for each year of service, or another method allowed by the plan. The exact multiplier, pay definition, normal retirement age, early-retirement rules and vesting schedule are plan-specific. A formula can be certain while the plan’s funding position still requires ongoing actuarial monitoring.

Who bears investment and funding risk?

The plan sponsor and its trust are responsible for funding the promised benefits. Investment gains and losses affect the amount the employer may need to contribute, but they do not normally recalculate each participant’s accrued benefit. That division of risk is the central difference from a defined-contribution arrangement, in which an individual account balance and its investment performance generally determine the eventual retirement amount.

What is a cash-balance pension plan?

A cash-balance plan is legally a defined-benefit plan presented in a way that resembles a defined-contribution account. The IRS describes a typical design as a hypothetical account that receives an annual pay credit and an annual interest credit. The pay credit may be expressed as a percentage of compensation. The interest credit can be fixed or variable and may be tied to an index.

Those entries are bookkeeping credits used to calculate the plan’s promise. They do not mean the participant owns a separate portfolio, directs the trust’s investments, or receives the trust’s actual investment return. If the plan’s assets earn more or less than the interest-crediting rate, that difference is generally a funding matter for the employer and plan, not a direct adjustment to each person’s hypothetical balance.

Why the account statement can be misleading

A statement might show a balance that looks like a 401(k) account. It is better understood as a cumulative measure of the benefit formula. The plan document controls how credits are earned, when they vest, how interest is applied and how the balance converts to a lifetime annuity or, if permitted, a lump sum. You cannot assume that a displayed balance is transferable whenever you want, invested in your chosen funds, or equal to the amount that another plan would pay.

Credits are not standardized

There is no universal cash-balance formula. One employer may provide a uniform pay-credit percentage; another may use age- or service-based credits. Interest credits may be fixed or linked to an index, subject to legal requirements. Eligibility, vesting, retirement age, survivor benefits and distribution forms all come from the particular plan. Read the summary plan description and individual benefit statement rather than applying an example from another employer.

Defined-benefit versus cash-balance presentation

Feature Traditional defined-benefit presentation Cash-balance presentation
Legal plan type Defined-benefit plan Defined-benefit plan
How the promise is expressed Often a monthly annuity based on salary and service Hypothetical account with pay and interest credits that supports a benefit calculation
Individual ownership of investments No individual trust account No individual trust account; the stated balance is hypothetical
Effect of actual trust investment returns on a participant’s formula Does not normally change the accrued formula benefit directly Does not normally change the credited balance directly; the plan uses its stated interest-crediting method
Typical payment choices Annuity and any other form specified by the plan Annuity and, when the plan permits, a lump sum
Funding responsibility Generally the employer, subject to plan terms and law Generally the employer, subject to plan terms and law

The table describes common design features, not a substitute for your plan document. Employee contributions, voluntary contributions, special subsidies and optional forms can vary.

How employers fund and administer these plans

Employers generally make most contributions to a defined-benefit plan. A plan may require employee contributions or permit voluntary contributions, but the governing document determines whether either applies. Required deductions, benefit ceilings and funding obligations depend on the plan and current law; a general explanation cannot calculate an employer’s contribution or an individual’s statutory limit.

Administration is more involved than simply depositing a fixed amount into individual accounts. The IRS says defined-benefit plans generally require an annual Form 5500 filing and an enrolled actuary to determine funding levels and sign the actuarial schedule. Actuarial assumptions, participant data, benefit commencements and investment results all feed into the funding process. The IRS characterizes these plans as often more complex and costly to establish and maintain than other plan types. Those costs include professional administration, actuarial work, compliance testing and recordkeeping, although the actual expense depends on the employer and plan.

What an employer should monitor

  • Whether the plan document and summary plan description match the payroll and service records.
  • Annual actuarial certification, funding requirements and Form 5500 filing deadlines.
  • Notice obligations when a formula, conversion or plan termination changes participant expectations.
  • Accurate calculation of pay credits, interest credits, vesting and optional benefits.
  • Fiduciary processes for investing plan assets and paying benefits.

What happens when an employer converts a pension?

A conversion changes the way future benefits accrue. For example, an employer may stop building benefits under a salary-and-service formula and begin crediting a hypothetical cash-balance account. That change can alter the value or pattern of future accruals even when benefits already earned are protected.

The IRS explains that anti-cutback rules generally protect accrued benefits and certain related features. Protected items can include accrued benefits, early-retirement benefits, retirement-type subsidies and optional forms of payment. For conversions after June 29, 2005, the participant’s protected benefit is described as including the pre-conversion accrued benefit, the post-conversion cash-balance benefit and qualifying early-retirement benefits or subsidies under the prior formula.

Protection does not mean every participant’s projected retirement value remains identical. It applies to accrued and otherwise protected benefits; the formula for earning benefits in future years can be different. The amendment notice and plan documents should state the effective date, transition formula, opening cash-balance amount, crediting rules and treatment of service earned before and after the conversion.

Participant checklist after a conversion notice

  1. Identify the date on which the old formula stops and the new formula starts.
  2. Compare the accrued benefit shown under the old formula with the opening hypothetical balance under the new formula.
  3. Check how future pay credits and interest credits are defined, including any index or cap.
  4. Confirm vesting, normal retirement age, early-retirement subsidies and survivor provisions.
  5. Ask the plan administrator in writing how an annuity and any lump-sum value are calculated.
  6. Keep the amendment notice, summary plan description and benefit statements with your personal records.

Can you take a cash-balance or pension benefit as a lump sum?

Payment choices depend on the plan. An annuity may provide a series of payments for life, while a lump sum pays an actuarially calculated amount at the permitted commencement date. The IRS notes that cash-balance benefits may be payable as either an annuity or a lump sum when the plan allows both.

A lump sum, if available, may be eligible for a direct rollover to an IRA or another qualified retirement plan. Tax withholding, rollover mechanics and the receiving plan’s rules matter. A direct rollover generally avoids current income inclusion, but an amount paid to you first can trigger mandatory withholding and a limited period to complete an eligible rollover. Verify the transaction with the plan administrator and tax professional before electing a form.

Spouse consent and survivor protection

Spousal rights can affect the election. A married participant may need a spouse’s written consent to choose a form other than the plan’s qualified joint-and-survivor annuity, depending on the plan and applicable law. An annuity can continue payments to a surviving spouse under its survivor percentage; a lump sum generally shifts investment, longevity and withdrawal responsibility to the recipient. Obtain the plan’s election packet to see the exact consent and notarization requirements.

Questions to compare before electing

  • Payment security: How much certainty does a lifetime annuity provide compared with managing a lump sum?
  • Longevity: Would you or a spouse need income for a long life?
  • Survivor income: What payment continues after the participant dies?
  • Tax treatment: When would income tax be due, and are withholding rules different for the chosen form?
  • Investment and fees: Can the recipient manage a rollover prudently, and what expenses would apply?
  • Other resources: How do Social Security, savings, insurance and other pensions affect the need for guaranteed income?

These are decision factors, not a universal recommendation. The better form depends on the payment amount, health and longevity expectations, household resources, tax situation and the plan’s specific terms.

ERISA protections and what plan participants can request

ERISA standards described by the IRS cover participant information, minimum participation standards, vesting, benefit accrual and funding, fiduciary responsibilities, and procedures for claims and appeals. In practice, participants should receive plan information that explains eligibility, vesting, benefit calculations, payment options and the process for challenging a denied claim.

Request a current summary plan description, your individual benefit statement and any amendments affecting your benefit. Check the administrator’s calculation against your employment dates, compensation history and credited service. If an explanation is unclear, use the plan’s formal claims procedure and keep copies of correspondence and deadlines.

What if the plan terminates or is underfunded?

When a defined-benefit plan terminates, IRS guidance says participants immediately vest in their accrued benefits. Termination does not automatically mean every promised dollar will be paid by the plan. If the trust lacks enough money, the Pension Benefit Guaranty Corporation may guarantee vested benefits, but only up to legal limits and subject to the applicable guarantee rules.

PBGC coverage is therefore not a blanket guarantee of every plan or every dollar in a benefit estimate. Limits can change and can depend on the type of benefit, retirement age, payment form and circumstances of the termination. For a troubled plan, read notices from the plan administrator and PBGC, verify your credited service and respond by the stated claims deadline.

Common misunderstandings to avoid

  • “The cash-balance number is my personal investment account.” It is a hypothetical accounting balance used by a defined-benefit formula.
  • “A bad market year automatically cuts my accrued pension.” Actual trust performance generally affects funding, not the formula benefit already earned.
  • “A conversion guarantees the same future retirement amount.” Anti-cutback rules protect accrued and specified features, while future accruals can change.
  • “A lump sum is always better than an annuity.” The choice depends on longevity, survivor protection, taxes, investment ability, fees and other income.
  • “PBGC replaces every promised benefit if an employer fails.” PBGC guarantees vested benefits only within legal limits.

Documents and questions to gather

Whether you are an employee, retiree or employer, start with the documents rather than a generic online calculator. Gather the summary plan description, latest individual statement, conversion or termination notices, beneficiary records and distribution election forms. Ask the administrator to identify the governing formula, credited service, vesting date, normal and early-retirement ages, interest-crediting method, available payment forms, spouse-consent rules and rollover procedures. Employers should additionally confirm actuarial filings, funding certifications and fiduciary records. These steps provide the facts needed for a qualified adviser to evaluate a personal decision without confusing a hypothetical cash-balance figure with an individually owned account.
