The decisive checks are when you acquired the units, whether the scheme is a “specified mutual fund” under section 50AA of the Income-tax Act, 1961, the law in force for the transfer or redemption year, and your own applicable tax rate. For a qualifying specified mutual fund acquired on or after 1 April 2023, the gain is deemed to be short-term capital gain even if you held the units for longer than two years. It is generally taxed at your applicable rate, not the special section 111A rate.
The short answer: check the acquisition date and section 50AA first
For an Indian investor, the familiar “less than two years” rule is only a starting point. Section 50AA creates a specific deeming rule for qualifying debt-oriented mutual-fund units. If the units were acquired on or after 1 April 2023 and the scheme meets the statutory specified-mutual-fund definition, any gain on transfer, redemption or maturity is treated as gain from a short-term capital asset. The law does this regardless of how long you actually held the units.
As an Amazon Associate I earn from qualifying purchases.
The Income Tax Department’s explanation of a debt-oriented mutual fund says the resulting gain is “normal STCG” and that section 111A does not apply. For an individual, that normally means the gain is included in taxable income at the applicable slab rate, although the precise liability depends on taxpayer status, total income, deductions, surcharge, cess, regime choice and the relevant assessment year.
If the units were bought before 1 April 2023, that particular acquisition-date limb of section 50AA does not apply. You then need to test the ordinary capital-gains rules and any transition provisions applicable to the transfer date. A holding of under 24 months will generally be short-term under the current general guidance used for many such assets, but the exact asset, purchase date and sale date still matter.

What section 50AA actually does
The deeming rule
Section 50AA states that the gain from a covered specified mutual fund “shall be deemed to be the capital gains arising from the transfer of a short-term capital asset.” This is a legal classification rule. It does not say that every mutual fund is short-term, nor does it impose a universal tax percentage.
The provision applies when the covered units are acquired on or after 1 April 2023. The relevant event can be a sale on the stock exchange, a redemption with the fund house, or maturity or another transfer that produces a capital gain.
Why the two-year label can mislead
Under an ordinary holding-period analysis, an investor might expect a fund held for more than the applicable long-term threshold to receive long-term treatment. Section 50AA overrides that expectation for its specified-mutual-fund category. Consequently, a unit held for six months and a qualifying unit held for four years can both produce deemed short-term gains if the acquisition-date and fund-status conditions are met.

The reverse is also important: a fund described informally as “debt-like” is not automatically covered. You must establish the scheme’s statutory status for the relevant period rather than relying only on its marketing label, risk level or a broad category name.
Which funds are specified mutual funds?
Definition stated by the Income Tax Department from 1 April 2026
The Income Tax Department’s current section 50AA text says the revised definition takes effect from 1 April 2026. Under that text, a specified mutual fund includes:
- a fund investing more than 65% of its total proceeds in debt and money-market instruments; or
- a fund investing at least 65% in units of one or more funds that themselves satisfy the qualifying test.
The measurement uses annual average daily closing figures. That means a single portfolio snapshot may not be enough to establish the result for a whole period. A scheme can also change its holdings, mandate or classification, so the relevant test is the one applicable to the period and transaction you are examining.

A published date conflict you should not ignore
A SEBI-hosted scheme document reviewed for this subject states that the revised definition is effective from 1 April 2025. That statement conflicts with the current Income Tax Department section 50AA text and its capital-gains overview, which state 1 April 2026. For the effective date of the statute, use the Department’s current legislation text and check the law applicable to your transfer year. Scheme documents remain useful for identifying a fund’s disclosed portfolio and terms, but their tax summaries should not silently replace the current statutory text.
The four checks to make before calculating tax
- Find the unit acquisition date. Use the allotment or purchase confirmation, not merely the date money left your bank account. Record each purchase date if you invested through a systematic plan, because each instalment can have its own acquisition date.
- Identify the scheme’s qualifying status. Obtain the scheme’s portfolio disclosures and determine whether it met the specified-mutual-fund test applicable to the relevant period. For the revised test, examine the debt and money-market proportion, the qualifying-fund route and the annual average daily closing basis.
- Record the transfer, redemption or maturity date. Tax law and definitions can change between financial years. Do not apply an old article’s definition without checking the law in force when the taxable event occurred.
- Apply your taxpayer-specific rate and facts. Determine whether you are an individual, company, trust or another taxpayer; which tax regime applies; your total income; and whether surcharge, cess, losses or other provisions affect the final amount.
How the treatment differs by acquisition date
| Units acquired | Fund status | Holding period under two years | Likely framework |
|---|---|---|---|
| On or after 1 April 2023 | Meets the specified-mutual-fund test for the relevant period | Less than two years | Section 50AA deems the gain short-term; taxed at the investor’s applicable rate |
| On or after 1 April 2023 | Does not meet the specified-mutual-fund test | Less than two years | Ordinary capital-gains rules must be checked; section 50AA is not established on these facts |
| Before 1 April 2023 | Would otherwise be within the specified category | Less than two years | The section 50AA acquisition-date limb does not apply; ordinary rules and relevant transition provisions govern |
The table is a decision framework, not an individualized tax opinion. A hybrid, international or other non-equity scheme may require additional analysis because the source material does not establish a single rule for every such structure.
How much tax is payable?
“Applicable rate” is not one flat rate
When section 50AA applies, the gain is short-term capital gain for tax purposes. The Income Tax Department’s debt-fund illustration says section 111A is not applicable, so the special rate for eligible equity-oriented transactions should not be assumed. For an individual, the gain generally enters the computation at the applicable slab rate. Your marginal rate can differ from another investor’s because total income, residential and taxpayer status, chosen regime, surcharge, cess and available set-offs differ.

A simple calculation structure
Start with the redemption or transfer value and subtract the cost attributable to the units sold, along with any allowable transaction costs under the rules applicable to your case. The resulting capital gain is then classified under section 50AA if its conditions are met and included in the appropriate tax computation. A ₹40,000 gain is not automatically taxed at a fixed percentage: the payable amount depends on the investor’s complete return position.
Keep purchase statements, consolidated account statements, redemption statements, contract notes where relevant and records of any switches. A switch from one scheme to another can be treated as a transfer even when no cash is withdrawn, so do not assume that only a bank-crediting redemption creates a taxable event.

Worked examples
Example 1: covered units sold after eight months
You acquire units on 20 May 2026 in a scheme that satisfies the specified-mutual-fund test, then redeem them on 20 January 2027 for a gain. The eight-month holding period is immaterial to the section 50AA classification: the gain is deemed short-term and is included at your applicable rate. It is not treated as section 111A equity STCG merely because the transaction was a market-linked investment.

Example 2: covered units held for three years
You acquire qualifying units on 10 June 2023 and redeem them on 15 July 2026. Although the holding period exceeds two years, the section 50AA acquisition-date condition is met. If the scheme is within the specified definition for the relevant period, the gain remains deemed short-term.
Example 3: units acquired before the threshold date
You bought units on 15 February 2023 and sold them on 15 December 2023. Section 50AA’s “acquired on or after 1 April 2023” condition is not met. You must apply the ordinary rules and any transition provisions relevant to the transfer date; do not backdate the deeming rule to this purchase.
Example 4: a scheme whose status is uncertain
You purchased a fund marketed as a low-duration or income fund, but its portfolio disclosures do not establish whether it crossed the statutory threshold. The name alone is insufficient. Obtain the relevant disclosures, identify the law applicable to the transaction year and, if the classification remains unclear, ask a qualified tax professional to review the records.
Common mistakes and how to avoid them
- Using “two years” as the only test: Start with acquisition date and specified-fund status instead.
- Assuming every debt or non-equity fund is covered: Check the statutory portfolio test and annual-average calculation.
- Applying section 111A: The Department’s debt-fund example expressly says the gain is normal STCG, not section 111A gain.
- Using the scheme’s tax summary without checking current law: A SEBI-hosted document states 1 April 2025 for the revised definition, while the Department’s current text states 1 April 2026.
- Combining all systematic-investment instalments: Each allotment can have a separate acquisition date and cost.
- Ignoring switches or maturity: Transfer, redemption and maturity can all create the event that requires classification.
- Assuming a slab rate from a previous return: Recalculate using the current year’s total income, regime and taxpayer circumstances.
Documents and a practical review checklist
- Allotment confirmations or account statements showing each unit’s acquisition date.
- Scheme factsheets and portfolio disclosures for the period being tested.
- Redemption, transfer, switch or maturity statements showing the event date and proceeds.
- Cost records, including separate lots acquired through systematic investments.
- Your taxpayer classification, selected tax regime and current-year income details.
- Records of capital losses or other adjustments that may affect the return computation.
When the transaction crosses a law-change date, preserve the version of the scheme disclosure and tax guidance you relied on. If the classification or effective date is disputed, the current statutory text and a professional review are safer than a generic calculator.
What this means for a redemption within two years
For qualifying specified-mutual-fund units acquired on or after 1 April 2023, a redemption within two years produces a deemed short-term capital gain under section 50AA. The gain is generally taxed at the investor’s applicable rate, and the two-year duration does not create a separate lower rate or an automatic section 111A benefit. For older acquisitions or funds outside the specified definition, ordinary rules must be tested against the exact dates, portfolio facts and transfer-year law.
