How Dearness Allowance Affects Income Tax and Your Tax Return (India, AY 2026–27)

Dearness allowance (DA) is normally part of the salary income you report in India. It is not tax-free simply because it appears as a separate line on your payslip. Your result depends on the allowance’s legal character, the assessment year, the tax regime you choose, and whether a specific exemption is available.

For AY 2026–27, the Central Board of Direct Taxes (CBDT) validation rules reviewed for ITR-2 restrict exemptions for specified section 10(14) allowances, while the ITR-4 rules include salary plus DA in the calculation used for house-rent allowance (HRA) exemption. You must still disclose the salary on which your employer deducted tax and claim the withholding as a credit; TDS does not replace the return-filing obligation.

What dearness allowance is and why it appears in taxable salary

DA is an allowance paid to offset some loss of purchasing power caused by inflation. Government and public-sector pay structures often revise it by a stated percentage of basic pay, while private employers may use a fixed amount or a policy-linked rate. The label alone does not determine the tax result.

The Income Tax Department’s taxpayer FAQ states: “Allowances are considered income and will increase your gross total income on which you will be taxed.” In practice, payroll adds the allowance to the salary figures used for tax withholding unless a particular provision permits an exemption. A separate DA line on a payslip therefore shows how pay is broken up; it does not, by itself, show that the amount is exempt.

Taxable, partly exempt and exempt are different outcomes

  • Taxable: the full DA amount is included in salary income.
  • Partly exempt: only the amount permitted by the applicable rule is excluded; the balance remains taxable.
  • Fully exempt: the governing provision allows the whole amount to be excluded, subject to its conditions.

Whether your DA falls into one of these categories must be checked against the rule that actually applies to your employment, allowance description and year. Do not infer the answer from the word “dearness” or from how the employer displays it.

Why the assessment year and tax regime change the answer

The assessment year (AY) is the year in which income is assessed, not simply the calendar year in which you receive each payslip. Return forms and their validation rules can change from one AY to the next. The old and new tax regimes also provide different treatment for many exemptions and deductions.

The CBDT’s e-Filing ITR-2 Validation Rules, AY 2026–27, Version 1.0 (May 2026) provides current form-validation guidance for that year. It specifies that certain allowances covered by section 10(14) cannot be claimed as exempt in the new regime and sets restrictions for specified allowances under the old regime. Those rules are return-validation instructions, not a complete replacement for the Income-tax Act, rules or a fact-specific professional determination. They should be read together with the allowance’s statutory conditions.

Question Why it matters for DA What to verify
Which AY? The return utility and validation checks can change. Use the instructions and utility for the year you are filing; the figures here refer to AY 2026–27 unless stated otherwise.
Which regime? Section 10(14) exemption claims are treated differently by regime in the AY 2026–27 validation rules. Confirm your selected regime before entering any exempt allowance.
What kind of DA? The legal character and conditions, rather than the payslip label, determine eligibility. Read the employment policy, Form 16 description and the provision cited by payroll.
Is HRA also claimed? DA enters the salary base used in the HRA calculation in the AY 2026–27 ITR-4 rules. Use the year’s official formula and retain rent evidence.

How DA changes the HRA exemption calculation

If you receive HRA and meet the conditions for claiming an exemption, DA can affect the amount because it is included in the salary base in the AY 2026–27 ITR-4 validation rules. The exemption is the lowest of three amounts:

  1. Actual HRA received.
  2. Rent paid minus 10% of salary plus DA.
  3. 40% of salary plus DA for the applicable non-metro limit, or 50% of salary plus DA where the higher limit applies.

The wording “salary plus DA” in this calculation is important. Use the salary definition and conditions specified by the current return instructions; do not substitute total compensation, employer contributions or every allowance shown on your payslip.

Illustrative calculation

Assume, solely as an example, that annual salary for the relevant HRA definition is ₹600,000, DA included in that base is ₹60,000, actual HRA is ₹180,000 and rent paid is ₹240,000. The adjusted salary base is ₹660,000.

Limit Calculation Amount
Actual HRA Given HRA received ₹180,000
Rent minus 10% of salary plus DA ₹240,000 − (10% × ₹660,000) ₹174,000
40% ceiling 40% × ₹660,000 ₹264,000

On these illustrative figures, the exempt amount would be ₹174,000 because it is the lowest result. The balance of HRA would remain in taxable salary. The example is not a prescribed limit or a tax-saving guarantee; your city classification, salary components, rent and the year’s instructions determine your figures.

What to do when your employer has already deducted TDS

Tax deducted at source (TDS) is a payment credit, not an exclusion from income. The Department’s guidance requires you to disclose income on which tax was deducted and then claim credit for the tax withheld. Omitting salary because Form 16 shows TDS can create a mismatch, an incorrect refund or a demand.

Match the three key records

  • Form 16: the employer certificate showing salary, reported exemptions or deductions and TDS.
  • Form 26AS: the tax-credit statement used to check withholding reported against your PAN.
  • Annual Information Statement (AIS): a broader information report that can reveal discrepancies requiring clarification.

Compare the annual salary and DA totals in Form 16 with your payslips and the salary schedule in the return. If the TDS in Form 16 does not agree with Form 26AS or AIS, ask the employer to correct its withholding statement before filing where possible; retain evidence of any unresolved difference.

Step-by-step workflow for reporting DA correctly

  1. Identify the AY and regime. Write down the assessment year shown by the filing utility and decide whether the old or new regime applies to your facts. Do not carry an exemption assumption from an earlier return into AY 2026–27.
  2. Read the annual salary figures. Start with Form 16, then reconcile basic pay, DA, HRA and other allowances to the year-end payslips. Investigate unexplained differences rather than editing numbers to make the totals match.
  3. Classify the allowance. Check the wording used by payroll and the employment policy. If an exemption is claimed, identify the section and conditions supporting it. The official AY 2026–27 validation rules address specified section 10(14) claims; they do not establish that every DA payment has one universal treatment.
  4. Calculate HRA, if relevant. Apply the current year’s three-part test, including salary plus DA in the base where the ITR-4 rules require it. Keep rent receipts, lease details and payment records for the period claimed.
  5. Enter salary and exempt amounts separately. Report gross salary and the permitted exemption in the fields provided by the utility. Never reduce salary by the TDS amount or hide an allowance merely because payroll already withheld tax.
  6. Reconcile withholding. Compare Form 16 with Form 26AS and AIS, correct obvious employer reporting errors, and claim only the TDS credit supported by those records.
  7. Run the validation and save evidence. Resolve validation messages, retain Form 16, payslips, rent records and reconciliation notes, then download the filed acknowledgement and proof of verification.

Choosing the right return form when you receive DA

DA alone does not decide which income-tax return form you may use. The Income Tax Department’s salaried-individual guidance for AY 2025–26 describes ITR-1 (Sahaj) for specified, simpler income profiles and excludes taxpayers who fall outside its conditions. It describes ITR-2 for individuals or Hindu Undivided Families who are not eligible for ITR-1 and do not have business or professional income, with other forms covering other categories.

Because that detailed form guidance is for AY 2025–26, treat it as an explanation of the categories, not as the final AY 2026–27 eligibility checklist. Before filing, open the current year’s official instructions and test your complete profile: salary and DA, house property, capital gains, foreign assets or income, business or professional receipts, and any other exclusion listed for the form.

Documents to assemble before you file

  • Form 16 for the relevant financial year.
  • Year-end payslips showing DA, HRA and other salary components.
  • Form 26AS and AIS for tax-credit reconciliation.
  • Rent receipts, lease or rent agreement and payment evidence when claiming HRA.
  • Employer correspondence if salary, DA or TDS was corrected after Form 16 was first issued.
  • Proof supporting any allowance exemption entered in the return.

Keep records for the period required under the applicable tax rules. The return utility may not request every document during e-filing, but absence of evidence can make a later explanation difficult.

Common mistakes and how to fix them

“DA is a reimbursement, so I left it out”

Inflation-linked wording does not settle taxability. Recheck the legal provision and the regime-specific validation rules. If the amount is taxable, amend the salary schedule rather than deleting it.

“My employer deducted TDS, so I did not report salary”

Report the salary and claim the withholding credit. If the return omits income, the tax-credit statement can still expose the mismatch.

“I used basic pay only for HRA”

For the AY 2026–27 ITR-4 calculation described above, the relevant base includes salary plus DA. Recalculate each of the three limits and use the lowest one.

“The portal accepted my exemption, so it must be legally correct”

Validation checks catch many inconsistent entries, but acceptance is not a ruling on every underlying fact. Keep the provision, calculation and evidence supporting the claim.

“I copied last year’s return form and regime”

Recheck current-year eligibility and regime rules. A change in income type, investment, property, foreign connection or allowance treatment can require a different form or calculation.

What the current official guidance establishes—and what it does not

The sources used here establish three practical points for a salaried filer: allowances generally increase gross total income; AY 2026–27 return validation places regime-specific limits on specified section 10(14) exemption claims; and DA is included in the salary-plus-DA base used for the HRA calculation in the AY 2026–27 ITR-4 rules. They also establish the need to disclose TDS-covered income and reconcile Form 16 with tax-credit records.

They do not provide a single, consolidated rule declaring every payment labelled DA automatically taxable or automatically exempt for every employee category. Government service rules, the allowance’s statutory basis, the wording of the employment terms and the applicable year can matter. Where those facts are unclear, obtain the governing rule or qualified tax advice before claiming an exemption.

Practical filing decision

Include DA in your salary reconciliation, determine whether a specific exemption survives under your AY and regime, apply the HRA formula only when its conditions are met, and report both salary and TDS. That approach prevents the two most common errors: treating a payslip label as a tax exemption and treating tax already withheld as a substitute for reporting income.
