The precise result depends on the bond contract, whether the issuer reports under U.S. GAAP or IFRS, and whether settlement is in cash, shares, or a combination.
Before conversion, the issuer generally has a principal obligation and records interest or related expense. Conversion can reduce or eliminate that obligation, but stock delivered to holders increases shares outstanding. Potential shares may also reduce diluted earnings per share (EPS) before anyone converts.

What a convertible bond is
A convertible bond is a borrowing instrument whose holder may exchange the bond, under specified contractual conditions, for the issuer’s shares. The investor receives debt-like claims—such as principal repayment and interest—unless conversion occurs. The conversion right does not automatically mean the instrument is equity for accounting purposes.
Three questions must be kept separate:
- Debt: Is the issuer still obligated to repay principal or make other contractual payments?
- Potential dilution: How many shares could be issued if conversion were assumed?
- Actual issuance: How many shares are delivered if a holder exercises conversion, and is any part settled in cash?
Confusing these questions leads to incorrect conclusions about leverage or ownership. A note can be legally convertible yet remain entirely or partly a liability, and a potential share count can affect diluted EPS even when no holder has submitted a conversion notice.

How the debt appears on the balance sheet
U.S. GAAP
FASB’s ASU 2020-06 eliminated the beneficial-conversion-feature and cash-conversion accounting models. As a result, more convertible debt instruments are presented as a single liability. The issuer generally records the obligation as debt, adjusted for items such as issuance costs, unless another accounting model applies.
FASB described the update as a simplification of a complex area that had been a frequent source of financial-statement restatements. The change means an analyst should not infer an equity component merely from the word “convertible.” The liability can remain on the balance sheet at a carrying amount different from face value because of issuance costs, discounts, premiums, or other contract-specific accounting.
Exceptions remain. Certain embedded conversion features may require derivative accounting, and debt issued at a substantial premium can remain subject to separation requirements. The detailed conclusion depends on the feature’s terms, whether it is indexed to the issuer’s own stock, and other requirements in the applicable guidance.

IFRS
Under IAS 32, a qualifying compound financial instrument is separated at issuance into a liability component and an equity component. The liability represents the contractual obligation to pay cash; the residual reflects the conversion feature when the contractual terms meet the standard’s conditions. Classification depends on the obligation and share-settlement terms, not simply on the instrument’s name.
This difference can make two economically similar bonds look different in reported debt and equity. An IFRS issuer may show a liability component and an equity reserve, while a U.S. GAAP issuer often shows one liability after ASU 2020-06. Comparisons should therefore identify the reporting framework before treating a balance-sheet difference as an economic difference.
Why issuer filings matter
Company disclosures can differ even when two bonds are both described as convertible. One filed annual report, for example, presents convertible senior notes as a long-term liability at face value less debt-issuance costs. The notes could be reclassified as current if maturity fell within one year or other contractual conditions were met. That is an issuer-specific example, not a universal presentation rule.
Read the debt footnote for the principal amount, unamortized issuance costs, coupon, maturity, conversion windows, and any current-liability triggers. The EPS footnote may separately disclose the potential shares and the interest add-back used in diluted EPS. Looking only at the headline debt total can miss these details.

What happens when holders convert
When a holder converts and receives shares, the issuer settles the relevant debt obligation under the contract and delivers stock. The liability is reduced or derecognized according to the applicable accounting requirements, while shares outstanding increase by the amount issued. If only part of a tranche is converted, only that portion of the obligation and share delivery is affected.
Settlement can produce different outcomes:
| Settlement form | Debt effect | Share-count effect |
|---|---|---|
| All shares | Relevant obligation is settled with stock | Shares delivered become outstanding |
| All cash | Obligation is paid in cash | No new shares from the cash portion |
| Cash and shares | Debt is settled through both forms | Only the stock portion increases shares |
| Issuer or holder election | Outcome depends on the election and contract | Actual issuance cannot be determined from the conversion feature alone |
Thus, a bond can create potential dilution for years without producing any new shares. Actual dilution requires a conversion event and stock settlement. A cash settlement may remove the debt claim while avoiding some or all of the share issuance that a simple conversion-price calculation would suggest.
Timing and partial conversions
Conversion rights are usually available only during dates or after conditions specified in the indenture. A holder may be able to convert after a trading-price test, upon certain corporate events, or during a defined period before maturity. The issuer may have an election right even after a valid conversion notice. Consequently, the period-end potential share count and the shares actually issued during the period can be very different.
For a partial conversion, calculate the converted principal rather than applying the rate to the entire original issuance. Also check whether accrued interest, a make-whole amount, or another adjustment is paid separately or settled in shares. The contract controls the result.
Do these 3 things before closing this tab:
1Clear out junk files and repair common Windows errors2Fix the driver behind crashes, sound loss and screen glitches3Repair Windows errors before they cause bigger problemsHow to estimate the potential share increase
Use the current indenture and the issuer’s latest filing rather than a headline conversion price. The calculation normally starts with principal outstanding and the contract’s conversion rate.
- Find principal outstanding. Use the balance and tranche covered by the conversion terms, not necessarily the total debt balance.
- Find the conversion rate or price. If the contract states shares per $1,000 principal, multiply principal units by that rate. If it states a conversion price, divide the applicable principal by that price.
- Apply adjustments. Review anti-dilution provisions, stock splits, dividends, make-whole adjustments, caps, floors, and dates when conversion is permitted.
- Check accrued amounts. Some contracts address accrued interest or other amounts separately; do not assume they convert on the same basis as principal.
- Determine settlement. An issuer’s cash-or-stock election, a holder election, or a required combination can materially change actual shares.
- Compare denominators. State whether the result is being compared with basic shares, diluted shares, or another period-end count.
A simplified estimate is: potential shares = applicable principal ÷ conversion price, or principal units multiplied by the stated shares-per-unit rate. This is only a starting point because contractual adjustments and settlement provisions can change the result.
For ownership analysis, divide the estimated new shares by the post-conversion total, not by the old share count alone. The old holder’s percentage and each existing investor’s percentage will depend on the total shares outstanding after conversion, including any other dilutive instruments. For leverage analysis, compare both the principal that could be removed and the carrying amount reported under the applicable framework; those figures are not always identical.

Why diluted EPS can fall before conversion
Diluted EPS is a separate reporting calculation. It asks what EPS would have been if potential ordinary shares had been issued under the applicable standard, even when no investor actually converted during the period.
U.S. GAAP if-converted method
FASB’s if-converted method assumes conversion at the beginning of the reporting period, or at issuance if later. The denominator is increased by the potential shares. Where applicable, the numerator is increased by interest expense, net of the related tax effect, that would not have been incurred under the assumed conversion. Contract terms involving cash settlement can require more detailed application guidance.
The numerator adjustment matters because removing interest can partly offset the denominator increase. A note with a large potential share count but substantial interest expense may have a different EPS effect from a zero-coupon note with the same conversion rate. The calculation also uses the period’s applicable average market price and other requirements, rather than simply adding every theoretically possible share.
IFRS dilution
IAS 33 defines dilution as a potential reduction in EPS or a potential increase in loss per share caused by assumed conversion or another potential share issue. The instrument is included only when the effect is dilutive for the period. IAS 33’s ordering and calculation requirements mean that the reported denominator can differ from a basic period-end share count.
Anti-dilution screening
Potential shares are excluded when including them would increase EPS or reduce a loss per share. A filing may therefore show no convertible-note dilution in one period even though the notes remain convertible. Market price, earnings, interest, tax effects, and the contractual conversion terms all influence the result.

Debt, leverage and ownership: the practical interpretation
While notes are outstanding, analysts commonly examine principal, carrying amount, interest expense, maturity, and any current-liability classification. A single-liability presentation under U.S. GAAP can make the balance sheet look different from an IFRS presentation that separates liability and equity components, even when the economic contract is similar.

Conversion can improve reported leverage by removing debt, but it transfers value to existing shareholders through dilution. If the company issues shares instead of paying cash, it preserves cash and reduces the debt claim while expanding the ownership base. Existing investors therefore need to evaluate both solvency relief and the percentage ownership represented by the new shares.
Conversion may also change future interest expense and the timing of cash needs. A company that settles in stock may avoid a cash repayment at maturity, whereas a company that settles in cash retains the debt-related cash outflow but limits new shares. These are contract outcomes, not assumptions that can be made from the conversion feature alone.

Comparison axes for two convertible issues
When comparing bonds from one issuer or across issuers, use the same measures for each instrument:
- Accounting framework: U.S. GAAP or IFRS, including the applicable version and effective requirements.
- Debt presentation: single liability versus separate equity or derivative components, and carrying amount net of discounts or issuance costs.
- Conversion contract: conversion price or rate, dates when conversion is permitted, adjustment clauses, and any make-whole feature.
- Settlement: cash, shares, or issuer/holder choice; this affects actual shares and may affect EPS treatment.
- Potential dilution: shares under the contract relative to the current basic and diluted share counts.
- EPS effect: method, numerator add-back, denominator effect, and whether the instrument is anti-dilutive for the period.
- Refinancing exposure: maturity date, current-liability triggers, and the amount that would need cash repayment if conversion does not occur.
Checklist for analyzing a specific issuer
- Identify the reporting framework: U.S. GAAP or IFRS, and the applicable effective requirements.
- Read the indenture for conversion price, rate, dates, adjustment clauses, and settlement elections.
- Locate principal outstanding, carrying amount, maturity, interest rate, and issuance-cost treatment in the latest filing.
- Check whether any conversion feature is accounted for separately as a derivative or another component.
- Calculate potential shares using the relevant principal and then apply contractual adjustments.
- Review the EPS note for the method used, numerator add-backs, denominator additions, and anti-dilutive exclusions.
- Distinguish shares that could be issued from shares actually issued during the period.
- Reconcile any conversion notices, shares issued, or debt extinguishments disclosed in subsequent-event and equity footnotes.
Common mistakes
- “Convertible means equity.” Not necessarily; U.S. GAAP commonly presents qualifying instruments as a single liability after ASU 2020-06, while IFRS may split a compound instrument.
- “Potential shares are already outstanding.” They are not. They affect diluted EPS only under the applicable assumptions.
- “Conversion always creates the full calculated share amount.” Cash settlement, caps, floors, adjustments, and elections can change actual issuance.
- “The conversion price never changes.” Anti-dilution clauses can adjust the rate or price after specified corporate actions.
- “The balance-sheet amount equals principal.” Carrying value may reflect issuance costs, discounts, premiums, or component accounting.
- “A diluted-EPS charge proves conversion occurred.” Diluted EPS is hypothetical; it can include potential shares even when no shares were issued.
- “All convertible notes have the same settlement rules.” The issuer’s election rights and any required cash component must be read in the particular indenture.
Frequently asked questions
Do convertible bonds count as debt?
Usually, an outstanding obligation is reported as a liability at least in part. Under U.S. GAAP after ASU 2020-06, many are shown as a single liability. Under IFRS, a qualifying compound instrument is split between liability and equity components. The filing and contract determine the answer for a particular issue.
How do convertible notes dilute shareholders?
They create potential shares based on the principal and conversion rate. If holders convert and receive stock, actual shares rise. Before that event, potential shares may still enter diluted EPS under the if-converted method when their effect is dilutive.
Can a company avoid issuing shares after conversion?
It may be able to settle all or part of the obligation in cash when the indenture gives that election or requires a cash component. A holder or issuer election, caps, floors, and other terms determine the result.

Diluted EPS includes potential shares under an assumed-conversion calculation. No new shares need to have been issued during the period. The numerator may also be adjusted for interest, net of tax, that would have been avoided under the assumption.

What documents should an investor read?
Start with the latest annual or quarterly filing, the debt and EPS footnotes, and the current indenture or offering document. Confirm the reporting framework, principal outstanding, conversion terms, settlement provisions, and any conversions already completed.
Bottom line for investors
A convertible bond can be debt today, potential dilution in diluted EPS, and an equity issuance tomorrow. To determine its effect, analyze the accounting framework, carrying amount, conversion mathematics, settlement form, and EPS note together. The contract—not the word “convertible”—determines whether debt is removed, how many shares are delivered, and when dilution appears in reported results.
Frequently Asked Questions
Do convertible bonds count as debt?
Usually, an outstanding obligation is reported as a liability at least in part. U.S. GAAP and IFRS can present the liability and conversion feature differently, so check the issuer’s filing and contract.
How do convertible notes dilute shareholders?
The principal and conversion rate create potential shares. Actual shares increase only when conversion is settled in stock, while potential shares can affect diluted EPS beforehand.
Can a company avoid issuing shares after conversion?
Cash settlement or a required cash-and-share settlement may limit or avoid new shares when the indenture provides that option.
Why can diluted EPS change when the share count has not?
Diluted EPS assumes conversion and adds potential shares when dilutive; it may also add back interest, net of tax, even though no conversion occurred.
What documents should an investor read?
Review the latest filing, debt and EPS footnotes, and current indenture for principal, conversion terms, settlement provisions, accounting framework, and completed conversions.
The Bottom Line
Convertible bonds can remain reported debt, create hypothetical dilution, and later become actual stock issuance. The issuer’s framework and contract determine each result.
