How Are Long-Short Funds Taxed in India? Category III AIF Rules, Rates and ITR Reporting

There is no single “long-short fund tax rate” in India. Long-short describes an investment strategy, not a tax category. Your result depends on whether the vehicle is a SEBI-registered Category III Alternative Investment Fund (AIF), its legal form, whether a trust is determinate, how each item of income is characterized, your investor status and residence, and the tax year. Obtain the fund’s tax statement and constitutional documents before deciding whether income belongs in your return or was taxed at fund level.

What a long-short fund is—and why the label is not enough

A long-short fund can buy securities it expects to rise (long positions) and sell securities it expects to fall (short positions). That strategy may be used by a hedge fund, a portfolio manager, a private trust or another vehicle. Indian tax law does not create a separate “long-short” category.

Many hedge-style vehicles are registered as Category III AIFs, but that must be verified from the fund’s registration details and private placement memorandum. The same strategy could be carried on through a trust, company, limited liability partnership or another legal form, with different tax consequences. A marketing description such as “tax efficient” cannot establish how the fund or its investors are taxed.

  • Confirm the SEBI category, especially whether it is Category III.
  • Identify the legal vehicle and read the trust deed or constitutional document.
  • Check whether a trust is determinate (beneficiaries and their shares are ascertainable) or indeterminate.
  • Review the fund’s tax statement to see whether income is shown as capital gains, business income, dividend, interest or another head.
  • Match the documents to the tax year and the law in force for that year.

Are Category III AIFs automatically pass-through entities?

No. The Income Tax Department states that Category I and Category II AIFs, securitisation trusts and business trusts are accorded pass-through status. That statutory treatment is for the entities and income covered by the relevant provisions; it is not a blanket rule for every AIF or every type of income.

Category III AIFs do not have the same specific statutory pass-through status identified for Category I and Category II AIFs. A SEBI-hosted report discussing the structure explains that Category III taxation is generally examined under trust-taxation principles when the vehicle is a trust. In that historical explanation, a determinate trust can have pass-through treatment, while an indeterminate trust can be taxed at the maximum marginal rate. That discussion is structural background, not a universal 2026 rate: the operative deed, current statute, rules, notifications and judicial interpretation must be checked for the relevant year.

Question Why it changes the answer
Is the fund Category I/II or Category III? Category I and II AIFs have a specific statutory pass-through framework for specified income. Category III does not automatically receive that framework.
What is the legal vehicle? Trust, company, LLP and other forms are governed by different provisions and filing obligations.
If it is a trust, is it determinate? Beneficiary identity and profit-sharing certainty can affect whether income is assessed through beneficiaries or at the trust level.
What income head is reported? Capital gains, business or profession, dividend, interest and other sources can have different rates, deductions and reporting schedules.
What is the tax year? Rates, definitions, return forms and transition rules can change. The 2025 Income-tax Act creates an additional transition question for later years.

Fund-level tax and investor-level tax are separate questions

First ask how the fund’s portfolio activity is taxed. A fund may realise gains, incur losses, receive dividends or interest, and conduct trading that is characterized as business income. Then ask how an investor is taxed on an allocation, distribution or redemption of units. Those are not automatically the same event.

Portfolio income inside the fund

The fund’s books and tax computation determine whether an item is treated as capital gains, business income, dividend, interest, income from other sources or another statutory head. Frequent trading, the nature of the assets, accounting treatment, governing documents and applicable case law can all be relevant. Do not re-label an amount as capital gains merely because the fund uses long and short positions.

Allocations and distributions to the investor

An amount credited or distributed to you may represent a pass-through allocation, a distribution of income already assessed, a return of capital, or another payment. The fund’s tax statement and any TDS certificate should identify the character it is reporting. If the statement is unclear, ask the administrator or tax adviser for a written reconciliation rather than selecting a tax head from the payment description alone.

Sale or redemption of fund units

A gain or loss when you sell or redeem units is a separate potential tax event from the fund’s underlying trades. The available official capital-gains guidance does not establish that every Category III AIF unit automatically receives the same holding-period or rate treatment as a listed equity share or an equity-oriented fund unit. Apply a capital-gains rule to the unit only after confirming that the unit and transaction satisfy that rule’s statutory conditions.

Published capital-gains figures—and their limits

The Income Tax Department’s current guidance contains the following figures for specified transactions. They are reference rates for the described assets and conditions, not a computed rate for every Category III AIF or its investor.

Published figure What the guidance covers Why it may not answer your AIF question
20% short-term capital-gains rate Section 111A gains on qualifying transfers on or after 23 July 2024, including specified equity shares, equity-oriented fund units and business-trust units subject to statutory conditions. A Category III AIF’s portfolio income or an investor’s AIF-unit transaction may not meet those asset and condition requirements.
12.5% general long-term capital-gains rate Transfers on or after 23 July 2024 where the relevant asset and provision make the general rate applicable. The rate cannot be transplanted to a fund allocation without confirming the asset, taxpayer, exemption and charging provision.
12.5% section 112A rate above the aggregate ₹1.25 lakh threshold Qualifying long-term gains covered by section 112A, subject to its conditions. The threshold and section apply only to qualifying gains; they do not turn all AIF income into section 112A gains.
12 months or 24 months For transfers on or after 23 July 2024, the guidance describes listed business-trust units as long-term after 12 months and unlisted business-trust units after 24 months. Those periods should not be applied to an AIF unit unless its legal and asset classification fits the relevant provision.

Surcharge, health and education cess, the investor’s residential and legal status, exemptions, loss rules and the applicable tax regime can alter the final liability. Entity-specific rates on the Department’s tax-rate pages must be tied to the actual taxpayer and income head; they are not interchangeable with a fund rate.

How to determine your treatment step by step

  1. Collect the fund documents. Obtain the private placement memorandum, contribution agreement, trust deed or other constitutional document, SEBI registration/category details, latest tax statement, distribution notices and TDS information.
  2. Identify the taxpayer. Establish whether the assessment is at fund level, investor level, or both under the applicable provisions. Record whether you invest as an individual, company, LLP, trust or another entity, and your residential status.
  3. Read the income classification. Map each line in the statement to its stated head: capital gains, business or profession, dividend, interest, other sources, exempt income or loss. Do not combine unlike heads into one “return” figure.
  4. Separate fund activity from unit transactions. Keep the fund’s allocation or distribution schedule separate from your purchase, redemption and sale records for units.
  5. Check the governing year. Verify the assessment year, rates, return instructions, loss rules and any transition provisions. Do not carry a prior-year answer forward automatically.
  6. Reconcile tax withheld. Compare the fund’s TDS information with the amount appearing in your tax records. Resolve mismatches with the administrator before filing.
  7. Escalate uncertain classifications. If the deed, statement and payment description conflict, obtain advice from a chartered accountant or tax professional experienced in Indian AIF taxation and retain the written reasoning.

How to report Category III AIF income in an ITR

Schedule PTI is not a universal “AIF schedule.” The Income Tax Department’s instructions describe it for pass-through income covered by the applicable provisions. Where it applies, the filer reports the investment fund or business trust name and PAN, the governing section, the income head, current-year income, share of current-year loss, net income or loss after adjustment and TDS.

The Department identifies ITR-2, ITR-3, ITR-5, ITR-6 and ITR-7 among the returns that can contain Schedule PTI, depending on the taxpayer. Use the form prescribed for your status and year. Do not place every Category III allocation in Schedule PTI simply because the payer calls itself an investment fund; first establish that the income falls within the schedule’s statutory scope.

  • Keep the fund tax statement and TDS certificate with your working papers.
  • Retain acquisition dates, cost, redemption proceeds and contract notes for unit transactions.
  • Preserve the deed or memorandum used to determine the vehicle and trust status.
  • Document adjustments between the statement, books and return, including losses and TDS.

What changes for tax year 2026–27?

Official Income Tax Department material now identifies section 224 of the Income-tax Act, 2025 as addressing investment funds defined as Category I or Category II AIFs. The reviewed material does not resolve the complete Category III treatment or all transition rules for tax year 2026–27. Therefore, an answer based only on provisions commonly cited under the Income-tax Act, 1961 may be incomplete.

For a 2026–27 filing, confirm the operative statutory text, commencement provisions, rules, notifications and return instructions. Ask the fund for the provision it is applying and whether its statement is prepared under the 1961 Act, the 2025 Act or a transition rule. A definitive calculation should wait until those documents and the relevant year are aligned.

Comparing two long-short funds for tax risk

If you are deciding between funds, compare their tax architecture rather than their strategy names or advertised tax efficiency.

Comparison point Documents or facts to verify
SEBI category Registration information showing Category III or another category.
Legal vehicle Trust deed, company or LLP constitutional documents.
Trust status Whether beneficiaries and their shares are determinate under the deed.
Income mix Historical and expected reporting as capital gains, business income, dividend, interest or other sources.
Distribution process Whether amounts are allocated, distributed, retained, adjusted for losses or accompanied by TDS.
Investor profile Individual or entity, resident or non-resident, and applicable tax regime.
Unit exit terms Redemption mechanics, valuation date, holding period and records supplied to investors.
Tax-year transition How the manager intends to apply the Income-tax Act, 2025 and any transition provisions.

Common mistakes and how to avoid them

  • Assuming “long-short” means capital gains. Strategy does not determine the income head.
  • Assuming Category III means pass-through. The specific statutory pass-through statement covers Category I and II AIFs, not all Category III income.
  • Applying the 20% or 12.5% figures without checking conditions. Those figures relate to specified assets and provisions, not a universal fund or investor rate.
  • Confusing a fund distribution with a unit-sale gain. They are separate events that may require different analysis.
  • Using Schedule PTI automatically. Confirm that the relevant provision actually brings the income within that schedule.
  • Ignoring the tax year. Rates and statutory numbering can change, and the 2025 Act introduces transition issues.
  • Relying on a payment advice alone. Reconcile the payment with the tax statement, TDS data and governing documents.

When professional advice is warranted

Get specialist advice before filing when the fund is an indeterminate trust, the statement mixes several income heads, losses are being carried or adjusted, you are a non-resident or entity investor, TDS does not reconcile, or the fund has not explained how the Income-tax Act, 2025 affects its reporting. The key question is not “What rate do long-short funds pay?” but “Which taxpayer, legal vehicle, income head and statutory provision apply to this documented transaction in this tax year?”
