Guaranteed returns vs. market-linked returns: how investment risks differ

Guaranteed returns vs. market-linked returns differ mainly in what the contract promises and who bears the investment risk. A guaranteed return is a contractual obligation—usually a stated minimum rate or payment from an identified insurer or issuer, subject to the contract’s conditions. A market-linked return is calculated from an index, security, asset basket or investment option, so the result can be higher or lower and may be negative.

Neither label makes an investment automatically safe. A guarantee depends on the guarantor’s ability to pay and may be limited by fees, surrender charges, withdrawal rules, a holding period or other conditions. Market-linked products can cap gains, absorb losses or delay access to your money. Compare the actual contract or offering document, not just the sales label.

What a guaranteed return actually promises

A guarantee is a defined obligation in a contract. The document should identify the guarantor, the amount or rate promised, the period covered, the conditions for receiving it and what happens if you withdraw or terminate early. “Guaranteed” is not a universal product category: two products using that word can provide very different protections.

Fixed annuity minimum rates

During the accumulation phase, a fixed annuity promises at least a minimum interest rate under its contract. The insurer sets the rate, and any rate above the contractual minimum may not be guaranteed for the entire term. The SEC’s Annuities guide explains that the guarantee is specific to the contract and issuing insurer.

Read the rate provision closely. It may apply only for an initial period, after which a different rate applies subject to a contractual floor. Ask whether the quoted figure is a minimum, a current rate that can change, or a rate available only if you keep the annuity for a specified period. Also check how withdrawals, rider charges and surrender charges affect the value you can receive.

What a guarantee does not establish

  • It does not establish that the investment will always produce a positive result after fees or taxes.
  • It does not guarantee immediate access to the money at the original value.
  • It does not eliminate the issuing insurer’s or financial institution’s credit risk.
  • It does not mean every future rate, bonus, income amount or benefit is fixed.
  • It does not prove that a product is government-backed; verify any specific protection in the contract and with the relevant regulator.

What a market-linked return means

A market-linked return uses the performance of a reference asset to calculate what you receive. The reference might be a stock index, a security, an asset basket or an investment option such as a mutual fund. The contract or security determines how that reference performance is translated into your return. You do not necessarily own the reference asset or receive its full gain.

Index crediting is not the same as receiving the index return

In a fixed indexed annuity, credited interest is based in part on an index. The credited rate is not known in advance, and limits such as a cap, participation rate or spread can reduce the amount credited compared with the index’s stated performance. The annuity may protect against a negative index-crediting result for a particular method while still producing little or no interest after the formula is applied. Current caps, participation rates and spreads must be taken from the contract or current disclosure; they are not universal product specifications.

Market-linked products can post negative returns

A registered index-linked annuity (RILA) can credit a negative return, subject to the contract’s buffer, floor or other loss-limit provisions. A buffer may absorb the first portion of a decline, while losses beyond that level can reduce the contract value. A floor limits losses at a stated level but does not necessarily prevent a substantial decline.

In a variable annuity, the value depends on the investment options you select, typically portfolios similar to mutual funds. Those options rise and fall with their underlying holdings. The SEC’s Variable Annuities bulletin states that you can lose money, including falling below your original investment, when the selected options decline or expenses reduce the account value.

Guaranteed returns vs. market-linked returns at a glance

Question Guaranteed-return arrangement Market-linked arrangement
What determines the result? A contractual rate, payment or benefit, subject to stated conditions. A formula tied to an index, security, asset basket or selected investment option.
Is the amount known in advance? The guaranteed minimum or payment is specified; amounts above it may not be. Usually not. The reference performance and contract formula determine the outcome.
Can the account value fall? The contract may limit certain investment losses, but fees, withdrawals, surrender charges and issuer failure can affect what you receive. Yes. Variable annuities and some index-linked annuities can lose value; structured-note protection depends on its exact terms.
What can limit gains? Minimum-rate terms, fees, bonuses with conditions and withdrawal provisions. Caps, participation rates, spreads, buffers, floors, fees and the formula’s observation dates.
Who must perform? The named insurer or other contractual guarantor. The insurer, fund sponsor or note issuer must honor the contract; market performance also affects the result.
How is access handled? Withdrawals can trigger surrender charges, tax consequences or reduced benefits. Sales, withdrawals or early redemption may occur at a value affected by markets, fees, a maturity schedule or an issuer’s pricing.

How common products apply the two approaches

Fixed annuity

You pay a premium to an insurer, which credits interest under the contract and may later make payments. The central question is the minimum rate and how long it applies. Compare the insurer’s financial strength, the rate-reset provisions, expenses, withdrawal allowance and surrender schedule. Do not treat a current rate quotation as a permanent promise unless the contract says so.

Fixed indexed annuity

The insurer calculates interest using an index-linked method. You generally do not receive the index’s full return. For example, a cap can limit the credited rate even when the index rises sharply, while a participation rate credits only a percentage of the calculated change. The method may use a point-to-point, averaging or another observation formula. Obtain the exact method, cap, participation rate, spread, reset rules and charges from the current contract materials.

Registered index-linked annuity

A RILA exposes the account to market declines according to a stated loss-sharing design. A buffer can absorb an initial percentage of loss; a floor can set a maximum loss. A decline beyond the protection level can reduce the account value. Review the reference index, term length, buffer or floor, treatment of dividends, fees and what happens if you withdraw before the term ends.

Variable annuity

Your premium is allocated among investment options. Returns and account value follow those options, less contract and fund expenses. Optional riders can add benefits but also add charges and conditions. The SEC’s Variable Annuities materials describe the possibility of losing money and the importance of understanding fees, surrender charges and investment choices.

Structured note described as principal-protected

A structured note is a debt security issued by a financial institution. Its payoff combines the issuer’s promise to repay under the note and a formula linked to an index or other reference. The SEC warns in Structured Notes with Principal Protection: Note the Terms of Your Investment that principal protection is not risk-free. The protected amount may apply only at maturity, and the amount above it depends on the calculation method and terms. If the issuer cannot pay, the promise is at risk.

Before buying, read the note’s offering documents for maturity date, calculation agent, participation formula, caps, barriers, call or redemption provisions, fees, secondary-market conditions and the exact circumstances in which principal is protected. A protected principal at maturity is not the same as a guaranteed positive investment return or liquid access to principal whenever you want.

Can I lose money in a variable annuity?

Yes. The account can fall below the amount you invested because the selected investment options can decline. Contract fees, fund expenses, rider charges and withdrawals can reduce the value further. A separate death benefit or income rider may provide a contractual benefit, but it does not necessarily prevent the investment account from falling. Determine whether a benefit is based on the current account value, a separate benefit base or another formula, and identify every charge and condition.

Ask for the prospectus and contract, then answer these questions:

  • Which investment options are available, and what are their ongoing expenses?
  • How much do the contract, administration and optional riders cost each year?
  • What is the surrender-charge period and free-withdrawal amount?
  • How are withdrawals treated if markets fall?
  • Which benefits are guaranteed, by whom and under what conditions?

What “principal protection” means—and what it does not

Principal protection is a term of a particular security or contract, not a promise that every risk disappears. In a structured note, it commonly refers to repayment of a stated principal amount at maturity if the issuer meets its obligation and the protection conditions are satisfied. It may not cover losses from selling early, transaction costs, inflation, taxes or an issuer default. The SEC’s Structured Notes with Principal Protection explanation distinguishes the protected amount from the market-linked return above it.

Protection can also be conditional on holding the note to maturity. A secondary-market sale may produce less than the protected amount because the price reflects interest rates, market conditions, liquidity and the issuer’s credit quality. Read the offering document’s protection section instead of relying on a sales presentation or product name.

  • Tax treatment: possible tax consequences depend on the account type and your circumstances; obtain tax advice for a personal decision.

For a structured note, check the maturity date, any call feature, redemption formula, brokerage or distribution charges and whether a secondary market is available. The note’s offering documents—not a general description of principal protection—control what you can receive on an early sale.

The guarantor or issuer is part of the risk

A contractual guarantee is only as strong as the party obligated to make the payment. For an annuity, examine the issuing insurer’s financial-strength information and understand that the promise is made by that insurer under the policy. For a structured note, the issuer is a financial institution; an index’s strong performance cannot compensate for an issuer that fails to meet its debt obligation.

Do not assume that an insurance or securities label means the same protection in every jurisdiction or account. Identify the legal issuer, the applicable state or federal protection, its limits and exclusions, and whether the protection applies to your exact contract. If the seller cannot explain those points in writing, pause before committing money.

A practical comparison process

Use the following sequence for any product marketed with a guarantee, protection or index-linked upside.

  1. Identify the legal obligation. Write down the insurer or financial institution, the exact document creating the promise and whether the promise applies to principal, interest, income, death benefits or only a portion of the account.
  2. Mark the time period. Record the accumulation term, crediting period, maturity date, surrender period and any dates on which rates, caps or participation rates can change.
  3. Reproduce the return formula. For an index-linked product, note the reference index, observation dates, cap, participation rate, spread, buffer, floor, averaging method and treatment of dividends. For a variable annuity, list each investment option and its expenses.
  4. Model both favorable and unfavorable outcomes. Ask what happens if the index rises more than the cap, falls through the buffer, remains flat, or if you withdraw midway. Include all stated fees and charges.
  5. Test liquidity. Find the amount available today, the cost of surrender, any market-value adjustment, the maturity restriction and the process for a secondary-market sale.
  6. Check financial strength and registration. Verify the legal entity, the seller’s registration and the product’s registration or exemption before sending money.
  7. Compare alternatives on the same basis. Compare guaranteed minimums, potential gains, downside exposure, fees, access and issuer risk—not just the highest illustration or headline rate.
  8. Keep the governing documents. Save the policy, prospectus, offering document, fee schedule and later notices showing changes to rates or crediting terms.

Warning signs in return claims

The SEC cautions investors to be wary when a seller promises “risk free,” “insured” or “guaranteed returns.” Its Investor Bulletin: Performance Claims states: “It is virtually impossible to guarantee returns on investments that have market risk (e.g., stocks) because profitability may depend in part on future market forces.” A guarantee may be legitimate when it is narrowly defined in a contract; an unconditional promise of high returns with no risk deserves scrutiny.

Use the SEC’s guidance on Promissory Notes and related Investor.gov resources to check whether the security is registered or exempt, verify the seller’s registration and compare the promised rate with similar investments. Be especially cautious when the seller refuses to provide the full contract, pressures you to act quickly, describes a market-linked payoff as certain, or cannot identify the guarantor and the conditions that could void protection.

Questions to answer before signing

  • What exact amount or rate is guaranteed, for how long, and by which legal entity?
  • What part of the result depends on an index, fund or other market reference?
  • Can the account or note lose value, and how are buffers, floors, caps or participation rates applied?
  • What are the annual fees, rider charges, spreads, commissions or other deductions?
  • What happens if I need the money before the surrender period or maturity date?
  • What value would I receive if I exited today under the contract’s stated rules?
  • What is the issuer’s financial-strength information, and what protection—if any—applies?
  • Where are the formula, scenarios, fees and risk disclosures stated in the governing document?

Guaranteed returns and market-linked returns are different risk arrangements, not interchangeable marketing terms. A guaranteed minimum can reduce exposure to a specified loss but leaves contract, liquidity, fee and guarantor risks to examine. A market-linked design can provide more upside or a different risk pattern, but its formula can limit gains and, in some products, pass losses to you. The contract and offering documents determine which description is accurate.
