GST ITC Reversal Rules: When Businesses Must Reverse a Credit

By TheFinanceBase Team 10 min read

Businesses in India must reverse input tax credit (ITC) when the credit becomes ineligible, is attributable to exempt or non-business use, a statutory condition later fails, or a prescribed adjustment event occurs. The most familiar trigger is non-payment of a supplier’s invoice and tax within 180 days, but it is only one of several rules. Some reversals are permanent; others can be reclaimed after the underlying condition is corrected.

The correct treatment depends on what was purchased, how it is used, which condition failed, whether the amount is direct or common credit, and how the adjustment must be reported in GSTR-3B. The framework below follows the CGST Act, CGST Rules and CBIC’s GSTR-3B guidance. The retrieved Rules compilation is amended through 1 January 2022, and the Act page is a legacy version, so verify later amendments, current Rule 37A wording, notified interest rates and filing mechanics against the latest official text before filing.

What ITC reversal means

Input tax credit is GST paid on eligible business inputs, input services and capital goods that a registered person may use against output-tax liability. Section 16 of the CGST Act makes that credit conditional. The supply must be used or intended for use in the course or furtherance of business, and the claimant must satisfy the applicable invoice or document, receipt, tax-payment and return requirements.

“Reversal” can describe three different actions:

  • Exclusion before availment: an amount is never taken because it is clearly blocked or outside the business-use entitlement.
  • Reversal after availment: credit already taken is removed because a condition later fails, such as the 180-day payment condition.
  • Apportionment: only the eligible business or taxable-use portion is retained when one purchase supports multiple activities.

Classifying the event first matters because a permanent ineligible amount and a conditional amount that may later be reclaimed use different GSTR-3B rows.

First check: is the credit eligible at all?

Section 16 conditions

For each invoice, establish that the recipient is registered and that the goods or services are for business use. Keep the prescribed tax invoice or other eligible document, confirm receipt of the goods or services, and check the statutory conditions concerning tax payment by the supplier and filing of the relevant return. A credit that fails one of these requirements should not remain in the electronic credit ledger merely because it appears in an auto-populated statement.

Receipt is a separate condition

If goods or services have not been received, the related credit may have to be reversed. CBIC’s GSTR-3B guidance treats certain section 16(2)(b) and related conditional reversals as potentially reclaimable once the receipt condition is met. Do not treat an invoice, purchase order or GSTR-2B entry as proof by itself that receipt occurred.

GSTR-2B is evidence, not an entitlement decision

CBIC describes GSTR-2B as a static, month-wise statement. It can help reconcile supplier data, but the taxpayer must identify ineligible and reversal amounts before reporting Table 4. Auto-population does not decide whether the credit is legally available.

When exempt or non-business use requires reversal

Directly attributable credit

Section 17 restricts credit to the business portion when an input or service is partly used for non-business purposes. Credit directly attributable to exempt supplies is not retained, while credit directly attributable to taxable supplies, including zero-rated supplies, can remain eligible if the other conditions are satisfied.

Common inputs and input services

Many overheads—such as premises, software, professional services or utilities—support both taxable and exempt supplies. Rules 42 and 43 prescribe the attribution method for common inputs and input services. Separate direct-use amounts from common credit before applying the formula; a single blanket percentage across every purchase is not the prescribed approach.

The calculation is period-based and uses the relevant turnover and credit figures specified by the rules. It can produce an additional annual adjustment, so retain the working papers, turnover basis and invoice-level allocation that support the amount reported in the return.

Blocked credits under section 17(5)

Section 17(5) lists categories of blocked credit. The exact result depends on the statutory category and any exception in the section; not every item mentioned there is blocked in every factual situation. Review the business purpose, the nature of the supply and the applicable exception before taking or reversing credit. Amounts that are blocked or permanently ineligible belong in the permanent-reversal treatment in GSTR-3B.

Supplier not paid within 180 days

Trigger and amount

The second proviso to section 16(2) and the retrieved Rule 37 text apply when a recipient has availed ITC but fails to pay the supplier the value of the supply plus tax within 180 days from the invoice date. The reversal is proportional to the amount unpaid, not automatically the entire credit on the invoice. The rule adds the reversed amount to output-tax liability and, in the retrieved text, requires interest from the date of credit availment until payment of the reversal amount.

For example, if 40% of an invoice value and its tax remain unpaid at day 180, the calculation should address the corresponding proportion of ITC, subject to the rule’s detailed application and the taxpayer’s records. Do not use the 180-day rule as a reason to reverse unrelated invoices that were paid on time.

When the 180-day condition does not apply

CBIC’s FAQ states that this condition does not apply where tax is payable under reverse charge. Rule 37 also contains deeming provisions for specified supplies made without consideration under Schedule I and for certain additions to value. Check whether one of those provisions applies rather than assuming that a bank transfer is the only form of payment recognized for this purpose.

Reclaim after payment

Once the recipient pays the supplier the value and tax, the reversed credit may be re-availed, subject to the other section 16 conditions. Keep proof of payment and link it to the original invoice and reversal entry. Re-availment is a new compliance step; it should not be netted silently against another month’s reversal.

Other events that can require reversal

Goods or services not received

Where the supply has not been received, reverse the related credit in accordance with the applicable section 16 condition and reclaim only after the condition is actually met. If only part of a consignment or service was received, determine the amount connected with the unreceived portion rather than applying an arbitrary full-invoice reversal.

Inputs and capital goods sent for job work

Section 19 provides special time limits. Inputs sent to a job worker must generally be received back by the principal or supplied onward within one year. For capital goods, the corresponding period is three years. When goods are sent directly to the job worker, the statutory period can run from the date of receipt by the job worker. If the required action does not occur within the period, the law deems a supply by the principal to the job worker, subject to the Act’s exceptions.

The Act contains special treatment for moulds, dies, jigs, fixtures and tools. Track challans, dispatch dates, return dates and onward-supply documents so that the one-year and three-year tests can be demonstrated.

Capital goods or plant and machinery disposed of

Section 18(6) applies when capital goods or plant and machinery on which ITC was taken are sold or otherwise disposed of. The prescribed payment is compared with the tax on the transaction value, and the amount payable is determined under the statutory mechanism. This is not the same calculation as a Rule 43 common-credit attribution.

Changes in status and other special circumstances

The Act and Rules contain adjustments for events such as changes in registration status and other specified circumstances. A cancellation, exemption change, transfer or disposal can therefore create a different obligation from a routine monthly common-credit reversal. Identify the event and its effective date before selecting a return row.

Common-credit and capital-goods calculations

Inputs and input services: Rule 42

Rule 42 separates credit used exclusively for taxable or zero-rated supplies, credit used exclusively for exempt supplies or non-business purposes, and the residual common credit. The common amount is apportioned using the prescribed turnover-based method. Maintain the invoice population and turnover figures used; a later review should be able to reproduce the monthly and annual adjustments.

Capital goods: Rule 43

Rule 43 uses a five-year useful-life assumption for capital goods in the common-use method and a monthly attribution framework. The monthly amount is determined from the eligible tax on the capital good over that useful life and then apportioned for exempt use under the rule. The CBIC rules material also describes an annual true-up and interest where an excess reversal adjustment is identified. Capital goods therefore need an asset register, date of receipt, eligible tax and use classification—not just an expense-ledger total.

How to report reversal in GSTR-3B

Permanent or ineligible amounts: Table 4(B)(1)

CBIC Circular 170/02/2022-GST places permanent reversals and ineligible amounts in Table 4(B)(1). Examples include reversals under Rules 38, 42 and 43 and blocked credit under section 17(5). Once an amount is treated as permanently ineligible, it should not be presented as though it will become available merely when a commercial condition changes.

Conditional or reclaimable amounts: Table 4(B)(2)

Table 4(B)(2) is for reversals that are not permanent and may be reclaimed when the statutory condition is fulfilled. CBIC’s examples include the Rule 37 non-payment reversal and specified section 16(2)(b) or (c) cases. Record the invoice, trigger date, amount and evidence needed for later re-availment.

Re-availment: Tables 4(A)(5) and 4(D)(1)

When a reclaimable condition is later satisfied, the eligible reclaimed amount is reported in Table 4(A)(5), and reclaimed amounts are also shown in Table 4(D)(1), following the form instructions applicable to the filing period. Reconcile the reclaim to the earlier 4(B)(2) entry so that the same credit is not claimed twice.

Net ITC available

Under the CBIC circular’s framework, net ITC available is the total of Table 4(A) less reversals in Tables 4(B)(1) and 4(B)(2). Check the current form and portal labels before filing because electronic return mechanics can change even when the underlying statutory principle remains the same.

A practical decision sequence for every invoice or adjustment

  1. Identify the item: record the supplier invoice, tax period, goods, service or capital-good classification, tax amount and credit actually availed.
  2. Test section 16: confirm eligible documentation, receipt, business use, supplier-side statutory conditions and return filing.
  3. Split use: separate taxable and zero-rated use from exempt and non-business use; identify direct versus common credit and check section 17(5) exceptions.
  4. Apply the right method: use Rule 42 for common inputs and input services, Rule 43 for common capital goods, and the specific provision for disposal, status change, job work or non-payment.
  5. Check dates and events: test the 180-day payment point, one-year input and three-year capital-good job-work periods, disposal date and any other statutory trigger.
  6. Classify permanence: decide whether the amount is permanently ineligible or conditionally reclaimable.
  7. Report and reconcile: use the corresponding GSTR-3B Table 4 row, reconcile to GSTR-2B and retain the calculation, invoice trail and evidence.
  8. Verify current law: confirm the latest consolidated Act, Rules, notifications, interest rate and any Rule 37A procedure before submitting the return.

Worked figures from CBIC’s reporting illustration

It shows Rule 42/43 reversals of ₹75,500 IGST, ₹52,000 CGST and ₹52,000 SGST; a ₹10,000 IGST reversal for a supply not received; and a Rule 37 reversal of ₹500 CGST and ₹500 SGST. These are example amounts used to explain Table 4 reporting—not thresholds, statutory rates or amounts that apply to every taxpayer.

Common mistakes and how to correct them

Reversing the full invoice when only part is unpaid

Rule 37’s retrieved text uses a proportionate reversal. Recalculate the unpaid share, document the basis and correct the return treatment through the applicable statutory process if an earlier filing overstated the reversal.

Putting every reversal in 4(B)(1)

Permanent blocked or attribution amounts belong in 4(B)(1), while conditional non-payment or receipt-related amounts can belong in 4(B)(2). Misclassification can make a later lawful reclaim appear to be a fresh, unsupported credit.

Using GSTR-2B as an automatic approval

A supplier’s statement entry does not prove receipt, business use or absence of a blocked-credit exception. Perform the section 16 and section 17 tests independently.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Applying an expense percentage to capital goods

Common capital goods follow Rule 43’s monthly, five-year framework. Do not substitute a general overhead ratio without checking the prescribed calculation.

Relying on an old deadline

The retrieved section 16(4) text describes the ordinary time limit by reference to the due date for the September return following the financial year or the relevant annual return, whichever is earlier. Later amendments may have changed the operative rule. Verify the current statutory wording before deciding whether an ordinary credit or reclaim is time-barred.

Bottom line for filing decisions

For each ITC amount, ask four questions in order: was the credit eligible under section 16; is it directly or commonly attributable to taxable, exempt or non-business use; has a specific event such as 180-day non-payment, non-receipt, job-work delay or disposal occurred; and is the resulting reversal permanent or reclaimable? That classification determines both the calculation and the GSTR-3B Table 4 row. Because the available Act and Rules pages do not establish every later amendment, confirm the current official law and notifications before making a present-day filing or interest claim.
