GST compensation cess is a separate statutory levy created in 2017 to compensate Indian states for revenue losses linked to the introduction of the Goods and Services Tax (GST). It applies only to notified goods and services, not to every purchase. The taxable person making a covered supply is the legal payer; a buyer may bear part of the cost through the final price, but the law does not establish one uniform pass-through method for every business.
Proceeds are credited to the non-lapsable GST Compensation Fund in the Public Account of India. Payments due to states under the compensation law are made from that fund. Official Council records describe the then-current levy as scheduled to end on 31 March 2026, but the material available here does not establish the legal position, rates, account balance or any surplus transfer after that date.

What is GST compensation cess?
The GST Compensation to States Act, 2017 created compensation cess as a temporary, purpose-specific levy accompanying the GST system. When GST replaced several central and state indirect taxes, states were promised compensation for specified revenue shortfalls during the transition. The cess was the dedicated revenue stream intended to fund that promise.

GST rates apply according to the relevant rate schedule; compensation cess is added only where the law and notifications identify a particular product or supply. A product can therefore have a GST rate and a separate cess rate, or a GST rate with no compensation cess at all.

The legal foundation
The 2017 Act sets out the levy, its scope, the person responsible for payment, treatment of notified imports, the exclusion for composition taxpayers and the fund into which collections are credited. The operative provisions and later amendments, together with notifications, determine whether a particular transaction is covered. The name “compensation cess” describes its statutory purpose; it does not mean that every rupee of GST collected is compensation cess.
Why it was introduced
States surrendered or merged several tax powers when GST began. The compensation framework was intended to protect their revenues for the period specified by law. The levy was consequently designed around a defined compensation objective rather than as a general surcharge on all consumption.
Who pays GST compensation cess?
The taxable person making a covered supply
For a taxable domestic supply that falls within a notified cess category, the Act places liability on the taxable person making the supply. In practical terms, this is usually the registered manufacturer, producer, importer or seller identified by the GST rules for that transaction. The legal payer is not automatically the final household buyer.

A business may recover some or all of its tax cost in the price it charges. Whether it does so, and how much of the cost reaches a buyer, depends on pricing, contracts, competition and the transaction chain. The fact that the seller is the statutory payer does not prove that every seller passes the cess through in the same way.

Notified imports
The Act also provides for compensation cess on notified imports. Importers must therefore check the customs classification, the relevant notification and the tax period rather than assume that an imported product is treated like an ordinary domestic purchase. The importer’s documentation and the applicable customs or GST entry determine the liability.
Supplies by composition taxpayers
Section 8’s compensation-cess levy excludes supplies made by a person who has opted for the GST composition levy. A composition taxpayer should not treat this as a blanket exemption from every GST obligation: the exclusion concerns the compensation cess described in that provision. Other GST rules, restrictions and liabilities can still apply.
Who ultimately bears the economic cost?
The legal incidence and the economic incidence can differ. A manufacturer might include cess in a wholesale price; a distributor might absorb it to remain competitive; or a retailer might reflect it in the final invoice. Contracts can allocate the cost differently. Consumers should therefore distinguish between “who must remit the cess under the Act” and “who pays more after the price is set.”
Where does the money go?
The GST Compensation Fund
Collections are credited to the GST Compensation Fund, a non-lapsable fund in the Public Account of India. “Non-lapsable” means the balance is not required to expire at the end of a financial year. The fund is ring-fenced within the statutory mechanism so that amounts collected for compensation are available for payments governed by the Act rather than being treated as an ordinary annual departmental allocation.

Payments to states
Statutory compensation payable to states is made out of this fund. The fund’s role is therefore both accounting and functional: cess proceeds enter it, and payments due under the compensation framework leave it. The existence of a fund does not, by itself, establish the balance on any particular date or prove that every approved future payment has already been transferred.
Loans and interest obligations
Official GST Council records for the transition period discuss back-to-back loan and interest obligations connected with compensation-cess financing. Those obligations affect how later collections and any remaining balance are treated. A Council decision about the order in which liabilities are addressed should not be read as a bank statement or as proof that a final settlement has occurred.
Proposed treatment of a surplus
The minutes of the 55th GST Council meeting record an approved approach to share any surplus remaining after the specified loan and interest obligations equally between the Centre and the states. That is a policy decision recorded by the Council. It is not evidence, on its own, that a surplus existed, that its amount was calculated, or that a 50:50 transfer was executed.

How the levy is set and shown on a transaction
Rates and product coverage come from the Act, schedules and notifications. They can change on a stated effective date and can differ by tariff heading, product description or tax treatment. A headline rate without its date and exact product category can therefore be misleading.

| Question | What determines the answer |
|---|---|
| Is the supply covered? | The Act, amendments, tariff or product classification and the notification in force for the transaction date. |
| What GST rate applies? | The GST rate schedule for the identified goods or service and the relevant tax period. |
| What compensation cess rate applies? | The notified cess entry for that product or supply on the effective date; it may be nil or may not apply. |
| Who remits it? | The taxable person making the covered supply, subject to the statutory rules and import treatment. |
| Where is it credited? | The GST Compensation Fund in the Public Account of India. |
On an invoice, look for a distinct compensation-cess line or a tax breakdown that identifies the levy. The invoice should be read together with the product classification and the date of supply. A seller’s description alone is not a substitute for the legal notification.
What changed during the 2025–2026 transition?
The transition requires unusually careful dating because Council decisions, FAQs and notifications address different products and different legal questions.
| Date or period | What the official material says | What it does not establish |
|---|---|---|
| 55th GST Council meeting and related agenda | The then-present cess rates were approved to continue until 31 March 2026, with a proposed equal sharing of any surplus after specified loan and interest obligations. | It is not a final account statement and does not establish what happened after the end date. |
| 31 December 2025 notification, summarized in the GST Council newsletter | Nil rates were substituted from 1 February 2026 for specified pan masala and tobacco-related entries. | The change cannot be generalized to every tobacco product, every cess entry or periods after March 2026. |
| September 2025 GST Council FAQ | Existing GST and compensation-cess rates were to continue for specified cigarettes, chewing tobacco, unmanufactured tobacco and beedi until later-notified rates, in the context of repaying compensation-cess loan liabilities. | The FAQ does not establish a universal rate for all products or the legal position after 31 March 2026. |
| After 31 March 2026 | The available official material here does not establish whether a new instrument authorized a levy, which rates applied, the final fund balance or whether a surplus distribution occurred. | Do not describe the levy as currently collected without checking a later notification or Council decision. |
Why “nil rate” needs a product description
A nil rate for specified pan masala or tobacco entries from 1 February 2026 is a targeted legal change, not an abolition statement for all compensation cess. Product descriptions, tariff headings and effective dates matter. Another item in the same broad consumer category could remain governed by a different entry.
Why the 31 March 2026 date needs qualification
The Council records describe the scheduled end of the then-current levy. A meeting record or agenda is not itself a later statute or notification extending, replacing or abolishing a levy. For transactions after 31 March 2026, the controlling document must be identified before a rate is quoted.

How to check whether a particular purchase includes compensation cess
- Identify the exact product or service. Record the description, brand-independent tariff classification where available, quantity and whether the transaction is domestic or imported.
- Check the supply date. Use the invoice or bill date and, where GST rules require it, the relevant time of supply. A rate announced for a later effective date cannot automatically be applied to an earlier transaction.
- Read the tax breakdown. Look for separate CGST, SGST or IGST amounts and a compensation-cess line. Do not infer cess merely from a higher total price.
- Match the entry to the notification. Confirm that the product description and tariff heading are covered by the notification in force on that date. Check whether a nil-rate or exclusion entry applies.
- Check the seller’s status. If the supplier opted for the composition levy, the section 8 compensation-cess exclusion may be relevant. Import transactions require an additional check of the notified import treatment.
- Keep supporting records. Retain the invoice, classification, notification reference and correspondence. These records help if the tax amount is challenged or corrected.
Worked examples
A covered domestic product
A registered manufacturer sells a product listed in a compensation-cess notification. The manufacturer is the statutory person responsible for the cess on the covered supply. The invoice can show GST and cess as separate components. A distributor may include those costs in its resale price, but the exact amount paid by the final customer depends on the commercial pricing chain.
An imported product
An importer brings in a notified product after checking its tariff classification. The importer must apply the import rules and the rate in force on the relevant date. A domestic retailer later selling the item does not erase the import liability; the records should distinguish the import tax event from the subsequent domestic supply.
A composition taxpayer
A small supplier that has validly opted for the composition levy makes a supply. The statutory compensation-cess levy described in section 8 excludes that supply. The buyer should still review the invoice and the seller’s tax status because the composition scheme has its own invoicing and tax restrictions.
A post-March 2026 invoice
An invoice issued after 31 March 2026 cannot safely be assessed using a generic statement that “cess ended” or “cess continues.” The buyer or adviser must locate the notification or other legal instrument governing that product and date. If no current instrument is identified, the correct conclusion is that the rate is unverified, not that it is automatically zero.
Common misunderstandings
- “Every purchase includes compensation cess.” False. It is a levy on notified supplies, not a general charge on every GST invoice.
- “The customer is always the legal payer.” False. The Act makes the taxable person making a covered supply responsible, although prices can transmit some economic cost.
- “All GST is compensation cess.” False. Compensation cess is a separate levy with its own statutory purpose and entries.
- “A Council announcement is the same as a permanent rate law.” False. A Council record may describe a decision or recommendation; the applicable legal rate still depends on the operative Act, amendment or notification.
- “A nil rate for one tobacco entry means all tobacco is nil-rated.” False. The February 2026 change was described for specified entries only.
- “A planned 50:50 surplus split proves money was transferred.” False. The minutes record the approach after specified obligations; they do not establish execution.
What businesses should do
For sellers
- Map each affected product to the correct tariff or notification entry.
- Maintain a dated rate table so that invoices issued before and after a change use the correct rule.
- Show compensation cess separately where the invoicing rules require it.
- Reconcile cess reported in returns with the amount remitted and retain evidence of any amendment.
- Review composition status and import transactions separately; neither should be folded into a generic domestic-supply workflow.
For buyers and accounts teams
- Ask for a corrected invoice if a cess line appears without a product or notification basis.
- Do not treat a higher price as proof that cess was charged.
- For goods bought around 1 February or 31 March 2026, retain the transaction date and the notification used by the seller.
- For later transactions, verify the post-transition legal position before budgeting or claiming any tax amount.
Why the destination of the money matters
The fund structure connects a product-level levy with a federal revenue commitment. It allows collections from covered supplies to be tracked against compensation payments rather than disappearing into an undifferentiated tax total. At the same time, the fund balance, outstanding borrowing and any later surplus require separate accounting evidence. A policy decision about allocation is not a substitute for a published statement showing what was collected, what was paid and what remained.
The practical lesson is simple: determine coverage, payer and rate from the legal entry in force on the transaction date; then distinguish the invoice amount from the eventual destination of the proceeds. For the period after 31 March 2026, use the latest official notification and GST Council decision available for the exact product before calling compensation cess current, abolished or nil.
