Fixed vs. variable mortgage rates in Canada: how to choose

Choose a fixed rate if a known payment is more valuable to your household than the possibility of a lower rate. Choose a variable rate only if your budget can absorb higher payments (or slower principal repayment), you understand the contract’s trigger provisions, and the specific offer’s flexibility and break costs compensate for that uncertainty. There is no universally best type: the decision depends on your cash-flow resilience, the rate premium, term, amortization, and the lender’s full contract.

Rate type and payment type are separate choices. A fixed-rate mortgage keeps its interest rate unchanged for the term. A variable-rate mortgage changes with its benchmark or the lender’s pricing. A variable mortgage can have payments that adjust as rates move, or payments that stay fixed while the amount going to interest and principal changes. Read the contract rather than relying on the payment label.

The decision in one sentence

Compare the actual fixed and variable offers over the same term, balance, amortization and payment frequency; then test what happens if rates rise. Select the option whose payment, remaining balance, prepayment rules and early-exit cost you can live with without depending on a rate forecast. The Financial Consumer Agency of Canada (FCAC) notes that “The rise and fall of interest rates are difficult to predict.” Its mortgage-interest guidance describes the uncertainty directly.

A lower starting variable rate is not a guaranteed saving. A higher fixed rate is not automatically wasteful: it can be the price of transferring payment risk to the lender. Make the trade-off explicit in dollars and contract terms.

Rate type and payment type are different dimensions

Fixed rate

The interest rate is set for the entire mortgage term. FCAC’s definition is direct: “A fixed interest rate stays the same for the entire term.” With an agreed amortization and payment schedule, the required payment is ordinarily stable during that term. The payment can still change if you alter the schedule, refinance, make certain contractual changes or reach a provision in the agreement; confirm those exceptions with the lender.

Variable rate with adjustable payments

The interest rate can increase or decrease during the term, and the required payment is recalculated as the rate changes. FCAC says, “A variable interest rate may increase and decrease during the term.” A rate increase therefore normally appears quickly as a higher required payment, while a decrease can reduce it, subject to the contract’s calculation and payment frequency.

Variable rate with fixed payments

The payment amount may remain unchanged while the interest portion rises when rates rise. Less of each payment then reduces principal. If the interest due becomes greater than the scheduled payment, the unpaid interest can be added to the balance, producing negative amortization. Contracts commonly specify a trigger—such as a payment adjustment or a requirement to make a lump-sum payment—but the trigger, timing and remedy differ by lender. A “fixed payment” is therefore not a fixed interest rate and does not guarantee that the balance will fall every month.

Hybrid or combination mortgage

A combination mortgage divides the balance into fixed and variable portions. It can reduce exposure to any one rate path, but each portion may have different terms, transferability rules, prepayment privileges and break calculations. Treat it as two linked contracts and obtain the details for each component before signing.

What happens when rates change?

The effect depends on the payment structure, not just the word “variable.” For an adjustable-payment variable mortgage, a higher rate usually raises the required payment. For a fixed-payment variable mortgage, the payment may not move immediately, but principal repayment slows; at a contractual trigger, the payment or balance may be reset. A fixed-rate borrower is insulated from rate changes until the term ends, when the mortgage is renewed at the then-available rate.

Ask the lender to show, in writing, the payment and balance at several rates. Include the current quote, a moderate increase, and a larger increase that would strain your budget. Request the point at which a fixed-payment variable mortgage reaches its trigger and what action follows. Do not assume that a historical rate range predicts your term: FCAC cites a 0.5% to 4.75% range for 2005–2015, a historical period rather than a current forecast or guarantee.

Compare complete offers, not advertised rates

Obtain written offers for the same term, amortization and payment frequency. A rate comparison that ignores the remaining balance or the cost of leaving early can reverse the apparent winner.

Comparison axis Questions to ask Why it changes the decision
Payment stability Is the rate fixed? If variable, can the required payment change, and how often? Shows whether your monthly budget is exposed to rate moves.
Principal and rate risk How is each payment allocated at the quoted rate and at higher rates? What happens at a trigger? A fixed-payment variable loan can repay principal more slowly or increase the balance.
All-in cost What interest will be paid during the term, and what balance remains at renewal under each scenario? A lower payment can coexist with higher interest or a larger renewal balance.
Prepayment privileges How much can you pay annually, can you increase regular payments, and are privileges cumulative? Privileges can reduce interest and provide an exit route; unused privileges may expire.
Portability and transfer Can the mortgage move to a new property, and under what timing and qualification rules? Portability may reduce a break penalty if you move, but conditions vary.
Conversion Can a variable mortgage be converted to fixed, for what term and at what pricing? Conversion rights may add flexibility but are not a promise of a competitive fixed rate.
Early-break calculation How would the lender calculate a penalty for sale, refinance or discharge on plausible dates? The cheapest rate can become expensive if you exit before the term ends.
Renewal timing When does the term end, and what notice and renewal options apply? The term determines when you renegotiate; it is separate from amortization.

FCAC’s guidance on choosing a mortgage, terms and amortization, and prepayment rights emphasizes comparing these features, not just the headline rate.

Translate rate risk into dollars

Use one starting balance, one amortization, one term and one payment frequency for both offers. Compare (1) the scheduled payment, (2) total interest during the term, (3) principal repaid, and (4) the balance at term end. Then repeat the calculation with a higher variable rate and with any payment-trigger rule in the contract.

FCAC publishes an illustration for a $300,000 mortgage with a 25-year amortization. At 2.5%, the example shows a monthly payment of $1,343.90 and $34,547.72 of interest over five years. At 5.0%, it shows $1,744.81 monthly and $70,211.42 of five-year interest. These are FCAC’s illustrative figures, not a current quote or a forecast; the publication date is not shown on the result page (accessed in 2026).

Illustrative rate Monthly payment Interest over five years Qualification

5.0% $1,744.81 $70,211.42 Same FCAC assumptions; illustration, not a quote

The $400.91 monthly difference in this example is the amount a household would need to absorb if the payment moved from the first scenario to the second. Your payment will differ with the lender, balance, amortization, compounding convention and payment frequency. Term and amortization: do not mix them up

The term is the length of the current mortgage contract before renewal or expiry—often a few years. The amortization period is the scheduled time to repay the entire balance. A 25-year amortization can contain many successive terms. A five-year term does not mean the mortgage is paid off in five years, and choosing a shorter or longer term changes how soon you face a new rate and new contract.

When comparing fixed and variable offers, hold the amortization constant. Otherwise, a lower payment may simply reflect a longer repayment schedule and a larger balance at renewal.

Understand early-exit and prepayment costs

Ask for the lender’s prepayment disclosure before committing. It should explain annual lump-sum limits, permitted payment increases, portability, transferability, conversion and the calculation used if you sell, refinance or otherwise discharge early. FCAC’s mortgage-prepayment guidance and penalty guidance describe rights and questions to raise.

Do not assume every variable mortgage costs exactly three months’ interest, or that every fixed mortgage uses the same formula. The contract, lender, remaining term, balance and replacement-rate calculation determine the result. Before signing, ask the lender for a written estimate for plausible sale or refinance dates—for example, next year and halfway through the term—and ask whether the estimate includes discharge, administration or other fees.

How to choose based on household circumstances

Fixed is usually the safer fit when

  • Your budget has little room for a higher payment and an increase would force you to cut essentials, draw on debt or miss other goals.
  • You value certainty more than the possibility of a lower starting rate.
  • You expect to keep the mortgage for the full term and the fixed offer’s break cost is acceptable.
  • You are uncomfortable tracking rate announcements, payment changes or trigger thresholds.

Variable may fit when

  • You have a documented cash reserve and can cover the stress-test payment without relying on a forecast.
  • You accept that the rate, payment, principal repayment or all three can move.
  • The variable contract offers materially better flexibility—such as useful prepayment or portability terms—and you understand the break calculation.
  • You have a shorter expected holding period but have confirmed the lender’s penalty and portability rules; a lower initial rate alone is not sufficient.

A split or hybrid may fit when

  • You want part of the balance protected while retaining some exposure to a variable rate.
  • You can manage separate renewal, prepayment and transfer rules for the two portions.
  • The lender’s written terms show that the complexity does not create an unacceptable exit cost.

These are decision filters, not predictions. A household can reasonably choose differently from another household with the same quoted rates because their reserves, income stability, moving plans and tolerance for an uncertain balance differ.

A practical shopping process

  1. Set the comparison facts. Record the balance, amortization remaining, desired term, payment frequency and whether you expect to sell, refinance or make lump-sum payments.
  2. Collect comparable written offers. Request at least one fixed and one variable quote with the same term and amortization. Record the rate type, benchmark or pricing rule, payment, compounding information and all stated fees.
  3. Map the payment mechanics. For a variable quote, identify whether payments adjust, how often they can change, what happens to principal, and the exact trigger for a payment or balance adjustment.
  4. Run three scenarios. Calculate the base case, a moderate rate increase and a larger increase. Show payment, interest paid, principal repaid and balance at term end for each. If the contract has a fixed payment, model the trigger and any negative-amortization period allowed by the agreement.
  5. Test the budget. Compare the stressed payment with reliable after-tax income and essential expenses. Include taxes, insurance, utilities, childcare, debt payments and a reserve contribution; do not count a hoped-for raise or bonus as guaranteed capacity.
  6. Price flexibility. List annual prepayment limits, payment increases, portability, transferability and conversion. Ask which privileges expire each year and whether they apply separately to hybrid portions.
  7. Request break estimates. Give the lender realistic sale or refinance dates and obtain a written penalty estimate plus discharge and administration fees.
  8. Check renewal exposure. Note when the term ends and what balance would remain. A low payment that leaves a large balance can create a substantial renewal shock.
  9. Choose and document the reason. Write down the maximum payment you can absorb, the minimum reserve you will maintain and the contract features that made the selected offer acceptable. Revisit the plan if income, debt or moving intentions change.

Common mistakes and how to avoid them

Treating a fixed payment as a fixed rate

Confirm the interest-rate field in the offer. “Fixed payment” can describe a variable mortgage whose payment is temporarily held constant; it does not freeze the interest rate or guarantee principal reduction.

Choosing from a forecast

Economists and lenders can disagree, and no forecast removes household risk. Use a stress scenario that you can fund instead of betting the mortgage on the next rate move.

Comparing payment alone

A lower payment can mean less principal repaid and more interest. Compare the end-of-term balance and total interest under identical assumptions.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Ignoring the term

A rate is not meaningful without its term. A shorter term brings renewal sooner; a longer term may provide more certainty but can impose a larger penalty if you leave early. Compare the expected holding period with the term and portability rules.

Assuming a standard penalty

Penalty formulas and privileges vary by contract. Get the lender’s calculation in writing for your circumstances; do not substitute a rule of thumb.

Overlooking trigger language

For fixed-payment variable mortgages, find the clause that addresses a payment no longer covering interest. Note the threshold, notice process, required lump sum or payment reset, and what happens if you cannot comply.

What current evidence can—and cannot—tell you

A Bank of Canada staff working paper, The Value of Mortgage Choice: Payment Structure and Contract Length (Boutros and Kartashova, Staff Working Paper 2026-2, March 2026), uses a calibrated model of fixed-rate fixed-payment, variable-rate variable-payment and variable-rate fixed-payment contracts. It examines the value of retaining contract choice. This is model-based staff research, not Bank of Canada policy, a guarantee of savings or a recommendation for a particular household.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

A separate Bank of Canada staff analytical note published in January 2025 estimated that, as of September 2024, around 12% of variable-rate mortgages with fixed payments—or about 2% of all mortgages—were in negative amortization. That is a dated estimate, not a present-day 2026 prevalence statistic. It demonstrates why the payment structure and trigger clause matter; it does not establish that every fixed-payment variable mortgage will experience negative amortization.

Questions to put to the lender before signing

  • What benchmark or pricing rule sets the variable rate, and how quickly does my rate or payment respond to a change?
  • Is my payment adjustable or fixed? If fixed, when can it be reset?
  • At what point would interest exceed my payment, and what exact action would the contract require?
  • Show me the payment, interest, principal and balance at the quoted rate and at two higher rates.
  • What are the annual prepayment limits, payment-increase rights and portability conditions?
  • How would you calculate the penalty and all fees if I sell or refinance on each of these dates?
  • What balance should I expect at term end under each scenario, and what renewal options would then be available?

Keep the answers with the mortgage documents. If an explanation is verbal or ambiguous, ask for the clause and calculation in writing before accepting the offer.

Bottom line

Fixed versus variable is a choice between different kinds of risk, not a contest with a permanent winner. Fixed rates buy payment certainty until renewal. Variable rates may offer a lower starting cost or different flexibility, but expose you to changing payments, slower principal repayment or a contract trigger. Compare complete offers, stress-test the dollars, and select the structure that remains workable if rates move against you.
