Fixed vs variable home loans: which option suits your budget?

The right choice depends on your budget’s tolerance for change, not on which rate looks lowest today. A fixed loan keeps the required repayment unchanged for a set period, while a variable loan moves when the lender changes its rate. Fixing can protect a household with little room for a payment increase; variable pricing can suit borrowers who can absorb changes and want rate-cut upside, an offset account, extra repayments or easier refinancing.

Many borrowers can combine the two with a split loan. Whichever structure you choose, test the repayment you could face after a fixed period ends, check the contract’s limits and fees, and compare the personalised comparison rate rather than relying on the advertised rate.

Fixed and variable home loans at a glance

In Australia, “fixed” and “variable” describe how the interest rate on a portion of your mortgage is set. A fixed-rate portion has a contractual rate for an agreed term. A variable-rate portion can be changed by the lender, so your required repayment or the amount of principal repaid can change.

Budget question Fixed rate Variable rate
Will the scheduled repayment change during the term? No. The Australian Key Facts Sheet model says repayments do not change during the fixed period. Yes. A lender’s rate changes can increase or decrease the repayment.
What happens if rates fall? You normally keep paying the agreed fixed rate until the term ends. A rate cut can reduce interest and allow more of a repayment to reduce principal.
What happens if rates rise? The scheduled repayment is protected during the fixed period. Repayments can rise, so your budget needs a buffer.
Extra repayments and refinancing Contracts can cap extra repayments and charge a break cost if you repay, refinance or sell early. Usually offers more scope for extra repayments and easier refinancing, subject to the specific loan terms.
After the initial term Australian fixed periods are generally two to five years, then the loan usually reverts to a variable rate. It continues at the applicable variable rate unless you change products or lenders.
Main budget risk A large payment increase when the fixed term expires. Unexpected increases while the loan is still running.

There is no official rule that makes one structure universally best. The ADF Financial Services Consumer Centre puts it plainly: “There is no ‘better’ choice between fixed and variable home loans,” because the preferable option depends on personal circumstances.

When a fixed loan fits a household budget

Choose certainty when a rise would cause immediate strain

Fixing can be sensible when your income and essential expenses leave little spare cash. Knowing the scheduled principal-and-interest repayment for the fixed term can make cash-flow planning easier, particularly when you have childcare, variable income or limited emergency savings. Queensland Government guidance identifies protection from rate rises and easier budgeting as key benefits.

Certainty is valuable only for the period covered by the contract. A two-, three- or five-year fix does not protect you for the life of the mortgage. Put the expected post-fix repayment into your budget before signing, rather than treating the initial payment as the permanent cost.

Accept the trade-offs

  • If variable rates fall, a fixed borrower generally does not receive that reduction until the fixed term ends or the loan is broken.
  • Many fixed contracts limit additional repayments. The Key Facts Sheet model warns that extra repayments may attract a fee.
  • Repaying, selling or refinancing before the end date can trigger a break cost. The amount depends on the contract and market rates at the time; ask the lender for its calculation method and examples.
  • Some features available on variable loans, such as a full offset facility, may be unavailable or restricted on the fixed portion. Confirm this in writing.

When a variable loan fits a household budget

Use flexibility if you can absorb movement

A variable loan can suit a borrower with a reliable buffer who wants the benefit if rates fall. Queensland Government guidance notes that, when the rate falls, more of each scheduled repayment goes toward principal. Variable products also commonly make it easier to pay above the minimum, use redraw or an offset account, and refinance without a fixed-rate break cost.

Plan for increases, not just cuts

The same exposure works in the other direction. A lender’s increase can raise the required repayment or leave less of a fixed repayment reducing principal. Test your budget at several higher rates before choosing variable. Include rates, insurance, utilities, maintenance, childcare, credit cards, personal loans and any income that is not guaranteed.

Do not assume that a variable loan is automatically cheaper. Its total cost depends on the rate path, fees, balance, repayment behaviour and features you actually use.

The rollover problem fixed borrowers must model

Most Australian borrowers who fix do so for three years or less, according to Reserve Bank of Australia research published in 2023. When those terms expire, the balance generally moves to the lender’s then-current variable rate. If that rate is materially higher than the old fixed rate, the required repayment can jump sharply.

The RBA has also reported that, on some measures, fixed-rate borrowers can have larger loan-to-income or loan-to-valuation risk characteristics. That does not predict an outcome for an individual household; it is a reason to check the debt size and future repayment against income before fixing.

Build the end-of-term payment into your decision

  1. Ask the lender for the exact fixed end date and the variable reversion rate or margin described in the loan documents.
  2. Use your expected balance on that date, not today’s original loan amount. The balance will depend on your scheduled repayments and any permitted extra payments.
  3. Calculate the principal-and-interest repayment over the remaining term at several higher rates. Include a scenario in which the rate is higher than today’s offer.
  4. Check whether the lender will automatically roll you onto a variable product or requires an instruction. Set a reminder several months before expiry so you can compare alternatives without rushing.

How to stress-test your own budget

A stress test is more useful than a prediction because no source can establish the future rate path. The ADF Financial Services Consumer Centre recommends making a budget and testing higher rates.

Step 1: establish the complete housing cost

Start with the proposed mortgage repayment. Add council rates, building or contents insurance, utilities, maintenance, body-corporate charges where relevant, and any mortgage insurance. Add other debt repayments and recurring family costs. Separate essential costs from spending you could pause if rates rose.

Step 2: test a variable portion

For a variable loan or split loan, run the repayment calculator with the actual balance, remaining term and lender rate, then repeat at several higher rates. Keep the loan term constant for a clean comparison. Record the monthly difference and ask whether your budget can cover it while still saving an emergency reserve.

Step 3: test the fixed-period expiry

For a fixed loan, estimate the balance at expiry and enter the remaining term and the lender’s stated reversion rate. Run a second scenario at a higher rate. The relevant question is not “Can I afford today’s fixed repayment?” but “Can I afford the payment when the fixed rate ends?”

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Step 4: test income and cash shocks

  • Reduce variable or overtime income in one scenario.
  • Add a major annual bill divided into monthly amounts.
  • Allow for a period in which one income is unavailable.
  • Check that you still have liquid savings after paying the deposit, costs and any planned extra repayment.

Keep the calculations with your loan documents. Re-run them if the balance, term, household income or lender rate changes.

Split loans: a middle path with two sets of rules

A split loan divides the mortgage into fixed and variable portions. The fixed portion supplies some payment certainty; the variable portion retains some access to rate cuts, offset, redraw and extra repayments. ADF guidance describes this as a way to combine protection from rises with flexibility.

Decide the split by cash-flow need

Reserve the fixed portion for the amount whose repayment you most need to stabilise. Leave enough variable capacity for planned extra payments, savings held in an offset, or a likely refinance. A larger fixed share gives more certainty but less flexibility; a larger variable share does the reverse.

Check both portions separately

  • Rate and fixed end date for each portion.
  • Maximum extra repayment and whether unused allowances expire.
  • Offset and redraw eligibility, account fees and transaction rules.
  • Break-cost formula on the fixed portion.
  • What happens to each portion at expiry and whether the dates align.
  • Whether fees are charged per split, per account or across the loan.

A split loan does not remove rate risk. You still face variable-rate changes on one portion and a rollover decision on the other.

Compare total cost and useful features

Start with the personalised comparison rate

ASIC explains that a comparison rate combines the advertised interest rate with known fees and charges to help compare the cost of loans. It does not include every feature that may matter, such as fee-free accounts or flexible repayment arrangements. Use the comparison rate for the same loan amount and term, then inspect the exclusions.

Read the Key Facts Sheet

Request the lender’s Key Facts Sheet before committing. The statutory model is designed to show the amount borrowed, repayment, interest and fees, and features such as offset, redraw and extra-repayment rules. Check the exact variable reversion rate, all fixed-period limits and how a break cost is determined.

Value features only if you will use them

An offset can reduce the balance on which interest is calculated while preserving access to cash, but an account fee can outweigh the benefit for a small balance. Redraw may provide access to eligible extra repayments, yet withdrawal rules and processing times vary. A low headline rate with restrictive terms can cost more than a slightly higher rate with a feature you genuinely use.

A decision process you can follow

  1. Set your tolerance. Decide the largest monthly increase you could absorb without cutting essentials or missing savings goals.
  2. Gather the loan facts. Obtain the Key Facts Sheet, comparison rate, fee schedule, fixed term, reversion rate, offset rules, redraw rules and extra-repayment cap.
  3. Model three structures. Compare all-variable, all-fixed and a split using the same balance, term and fee assumptions.
  4. Stress-test each structure. Include higher variable rates, the fixed-period rollover and an income or expense shock.
  5. Price exit risk. Ask what happens if you sell, refinance or make a large repayment before the fixed date. Request a written break-cost example.
  6. Check your likely plans. A planned move, inheritance, parental leave, renovation or business change can make fixed restrictions costly.
  7. Choose and calendar the review. Record the fixed expiry date and start comparing options several months beforehand.

Common mistakes and how to avoid them

Choosing from the first-year repayment alone

A low introductory or fixed payment says little about the cost after expiry. Include the reversion rate and the balance remaining at that point.

Ignoring liquidity needs

Fixing money you may need for a deposit, tax bill or emergency can lead to a break cost or an expensive alternative loan. Keep an accessible cash reserve and verify permitted extra repayments.

Comparing rates without fees and features

Use the comparison rate, then read what it omits. Include annual fees, package fees, offset costs, valuation or discharge fees and any portion-specific charges that apply to your circumstances.

Assuming a split is automatically safer

A split spreads the exposure; it does not eliminate it. The two portions can have different dates, limits and fees, so evaluate each contract and the combined monthly cash flow.

Questions to ask the lender before signing

  • What is the fixed rate, fixed end date and exact variable rate or margin after expiry?
  • How many additional dollars can I repay each year on the fixed portion, and what fee applies above that limit?
  • How is an early-break cost calculated if market rates change?
  • Can I use an offset account or redraw, and what fees and withdrawal conditions apply?
  • Are rates and fees different for each portion of a split loan?
  • Will the loan roll over automatically, and when will you notify me of the new repayment?
  • Which fees are included in the comparison rate and which are excluded?

Which option suits which budget?

Budget profile Structure to investigate first Why Critical check
Little spare cash and a payment increase would threaten essentials Fixed or a larger fixed portion Repayment certainty during the agreed term can make cash-flow management easier. Affordability at the post-fix variable rate and the break-cost rules.
Stable income, substantial buffer and a plan to pay extra Variable or a larger variable portion More flexibility for extra repayments, offset, redraw and refinancing, plus rate-cut upside. Ability to withstand several higher-rate scenarios.
Needs some certainty but expects to keep cash accessible Split loan Combines a fixed repayment on one portion with variable flexibility on the other. Separate limits, fees, features and expiry dates.
Likely to sell, refinance or receive a large lump sum soon Variable, or a small fixed portion only Fixed exit costs and repayment limits can be expensive when plans change. Written break-cost illustration and permitted repayment amount.

Bottom line for a budget decision

Fix the amount you cannot afford to see rise only after you have modelled the rollover payment and confirmed the contract’s limits. Stay variable when your buffer can handle increases and the flexibility is worth the exposure. Use a split when those needs genuinely coexist. In every case, compare the personalised comparison rate and total fees, read the Key Facts Sheet, and make the decision using your own balance, remaining term and household budget.
