You pay for that certainty through the quoted rate, possible fees, and often substantial prepayment or defeasance costs. A floating-rate loan can be cheaper if its benchmark falls, but the payment resets as the index moves. An interest-rate cap limits how high the index can go; a swap can convert the floating exposure into an effectively fixed rate, but both hedges have their own prices, collateral requirements, termination provisions, and counterparty risks.
The right decision is therefore not simply “fixed or floating.” Compare the all-in cost, debt-service coverage, cash-flow volatility, maturity balloon, refinancing prospects, and exit plan under rising, flat, and falling-rate scenarios. A structure that looks inexpensive at closing can be unsafe if the property has little operating cushion or must be refinanced when values and credit conditions are weaker.

What “safer” means for a commercial mortgage
Safety has two separate dimensions. Payment safety means the property can meet scheduled debt service even when the benchmark rate rises or occupancy falls. Balance-sheet and exit safety means the loan can be repaid or refinanced at maturity without an unaffordable balloon balance, a forced sale, or a covenant breach. A fixed coupon addresses the first risk during its fixed period; it does not eliminate maturity, valuation, operating, or refinancing risk.

Regulators do not identify one structure as universally safest. Federal banking guidance calls for borrower- and transaction-specific underwriting. Interagency commercial-real-estate guidance recommends stratifying exposures by loan structure, including fixed-rate versus adjustable-rate debt, as well as loan purpose, loan-to-value and debt-service coverage. That approach is more useful than relying on a single market statistic: the primary sources do not publish a universal percentage or historical result proving that fixed or floating commercial mortgages are always safer.

Before choosing, define the risk you are trying to control:
- Can the property’s net operating income (NOI) cover a materially higher annual payment?
- How much cash is available for reserves, tenant improvements, leasing commissions and unexpected repairs?
- Will the property be held through the loan’s maturity, or is a sale likely earlier?
- What loan-to-value (LTV), occupancy and debt-service coverage ratio (DSCR) will a refinancing lender require?
- Would an early payoff trigger yield maintenance, defeasance, a fixed-rate breakage charge or a swap termination payment?
How a fixed-rate commercial mortgage works
Payment mechanics
A fixed-rate note sets the interest rate for a stated period. The payment schedule may amortize principal, remain interest-only for an initial period, or combine both. If the note is fully fixed through maturity, the interest component does not change when a benchmark moves. If the loan has a shorter fixed period followed by a reset, the protection ends on the reset date; read the note rather than assuming “fixed” means fixed for the entire amortization.
Why owners choose fixed debt
- Predictable budgeting: annual debt service can be matched to leases, reserve contributions and distributions without modeling a new payment every reset date.
- Protection from rising indexes: the lender bears the benchmark-rate movement during the fixed period, subject to the terms of the note.
- Simpler administration: there is no separate cap confirmation or swap schedule to monitor.
- Cleaner covenant planning: DSCR can be tested against a known payment instead of a range of possible resets.
Costs and limitations
The lender normally prices the certainty into the coupon, so the initial rate can be higher than a comparable floating spread when the benchmark is expected to decline. A fixed borrower also gives up the automatic benefit of falling rates unless the loan can be refinanced economically. Commercial notes commonly impose a prepayment premium, yield-maintenance amount or defeasance requirement. Those charges can be substantial when market rates fall, because the lender is replacing an above-market stream of payments.
Fixed debt also leaves the borrower exposed to a large balloon balance if the amortization period is longer than the loan term. A payment that is stable for five or ten years does not guarantee that a new lender will accept the remaining balance at maturity.
How a floating-rate commercial mortgage works
The rate formula
A floating loan usually equals a reference index plus a contractual margin, subject to any floor and cap. The index might reset daily, monthly, quarterly or on another schedule. The documents should specify the index definition, lookback or observation convention, reset dates, day-count method, margin, floor, and the process used if the published index is unavailable.

For example, a loan may be described as “index plus margin.” That phrase alone does not tell you the payment path. A monthly reset produces a different exposure from a quarterly reset; a floor can keep the rate from declining below a stated level; and an interest-only period keeps the balance high even if the rate falls. Request an amortization schedule showing principal and interest at every reset assumption.
Potential advantages
- Lower starting cost in some markets: the initial spread and index may produce a lower all-in rate than a long fixed term, although this is not guaranteed.
- Participation in falling rates: if the index declines and the loan is not constrained by its floor, interest expense can fall without a refinance.
- Flexibility for short holds: an investor expecting to sell before a long fixed period ends may prefer to avoid a large fixed-rate prepayment charge.
- More financing choices: floating structures are often used for transitional properties, construction, bridge periods or loans with planned interest-rate hedges.
Risks that make floating debt unsafe
- Payment shock: each reset can raise annual debt service, reducing distributions and DSCR.
- Operating mismatch: rents may be fixed for a period while interest expense reprices quickly, especially when leases have slow escalation or significant rollover.
- Floor asymmetry: a floor can prevent the borrower from receiving the full benefit of a falling index.
- High balance during interest-only periods: lower initial payments can conceal a large principal balance and a later amortization step-up.
- Basis and timing differences: property income, the loan index and the borrower’s other funding sources may not move together.
The Office of the Comptroller of the Currency describes interest-rate risk as “the risk to current or projected financial condition and resilience arising from movements in interest rates.” Its commercial-real-estate guidance identifies repricing, options, basis and yield-curve risk. The same logic applies to a borrower: a loan that resets frequently can become more expensive before rents or property value adjust.
Caps and swaps: two different ways to hedge a floating loan
Interest-rate cap
A cap is an insurance contract on the floating reference rate. You pay a premium for a specified term and strike. If the index rises above the strike, the cap provider pays an amount designed to offset the excess index cost, subject to the notional amount, payment dates, day-count conventions and other confirmation terms. The loan’s margin still applies, and a cap generally does not protect against a higher lender margin, fees, principal increases or a mismatch between the cap index and the loan index.
Caps expire. If the mortgage term extends beyond the cap term, the borrower must renew or replace the hedge, potentially at a much higher premium. The lender may require the cap to cover the outstanding notional and may set minimum rating, collateral or documentation standards for the cap provider. Review what happens after a principal curtailment, an extension, a default or a change in the loan’s interest calculation.
Interest-rate swap
A swap is a contract in which the borrower exchanges a floating payment for a fixed payment on a defined notional amount and schedule. When properly matched to the loan, the combined economics can produce an effectively fixed rate: the borrower pays the swap’s fixed rate plus the loan margin and makes or receives the swap’s floating leg. Unlike a cap, a swap normally does not allow the borrower to benefit when the index falls below the swap rate.

A swap has a market value that changes as rates move. Ending it before its scheduled date can require a termination payment, which may be owed by either party. The confirmation, collateral terms, credit-support annex, payment netting, breakage provisions and counterparty rights are as important as the quoted swap rate. A loan sale, refinancing, partial prepayment or property sale can trigger a mismatch between the swap notional and the remaining loan balance.

Federal Reserve qualifying commercial-real-estate loan standards recognize an adjustable-rate loan with a derivative that effectively results in a fixed interest rate, or an adjustable-rate loan with a derivative that establishes a cap for the loan term, subject to the rule’s underwriting conditions. That recognition does not make a hedge automatically suitable; it means the hedge must be analyzed as part of the credit structure.
The maturity and refinance risk many comparisons miss
A mortgage can be safe on its monthly payment and still unsafe at maturity. Commercial loans frequently mature before the property’s economic life ends, leaving a balloon balance. The refinance lender will underwrite the property’s value, occupancy, lease rollover, NOI, DSCR, LTV and prevailing credit conditions at that future date. A higher capitalization rate, lower occupancy or tighter lending standards can reduce the amount available even when the original loan was performing.
OCC refinance-risk guidance specifically identifies commercial real-estate loans as examples of exposures affected by refinancing risk and notes that underwriting can address the prudent use of interest-rate swaps and caps. Treat the maturity date as a separate stress event:
- Project the remaining principal after scheduled amortization and any interest-only period.
- Estimate the refinance proceeds using a conservative value, LTV and DSCR rather than today’s terms.
- Model the new interest rate, fees, amortization and any required equity paydown.
- Identify whether the cap or swap ends before the loan, and price a replacement or termination.
- Set a reserve or repayment plan if the projected proceeds do not cover the balloon.
Compare the structures in three rate scenarios and a refinance case
Use the same property assumptions for each structure. Include the note rate, margin, hedge premium or swap economics, amortization, fees and any prepayment cost. The qualitative result typically looks like this:

| Scenario | Fixed-rate mortgage | Floating-rate mortgage without hedge | Floating loan with cap or swap |
|---|---|---|---|
| Rates rise | Scheduled interest payment remains stable during the fixed period; the borrower still faces the fixed loan’s premium and any maturity risk. | Index resets raise debt service, potentially reducing DSCR and cash available for operations. | A cap limits the index above its strike; a swap keeps the effective rate near its contracted fixed level, subject to mismatch and contract terms. |
| Rates stay flat | Payment certainty may justify the premium if the property values stability. | May have the lowest cost if the initial spread is favorable and no hedge is purchased. | Cost includes the cap premium or swap economics even though protection is not fully used. |
| Rates fall | Payment does not automatically decline; refinancing may incur prepayment, yield-maintenance or defeasance costs. | Debt service can decline, subject to the loan floor and margin. | A cap usually preserves declines below the strike; a swap generally does not, unless separately unwound at a cost. |
| Refinance at maturity | Balloon balance, property value and new-lender underwriting determine the outcome; the fixed coupon does not guarantee refinance proceeds. | Higher or lower future rates affect the new loan, while prior payment volatility may have weakened reserves or DSCR. | The hedge’s remaining term, breakage value, replacement cost and collateral requirements must be included in the refinance calculation. |
Do not compare only the headline coupon. Calculate the all-in annual cost and the minimum DSCR under each case. A common DSCR formula is NOI divided by annual debt service. Run the lender’s stressed or capped rate, not merely a favorable forward-rate assumption, and include taxes, insurance, reserves and recurring capital expenditures in the property cash-flow model.

- Build the base case. Enter the current NOI, occupancy, lease expirations, rent escalations, operating expenses, reserves, loan balance, margin, index convention, amortization and maturity date.
- Model the payment path. For a floating loan, calculate every reset using the contractual index, margin and floor. For a fixed loan, show the payment through the fixed period and the contractual reset, if any.
- Add the hedge correctly. For a cap, apply the strike only to the covered index and not to the margin or unrelated fees. For a swap, combine the swap fixed leg, loan margin, scheduled principal and all stated fees.
- Run rate-up, flat and rate-down cases. Use lender-required stress assumptions where available. Show annual debt service, DSCR, cash remaining after debt service and any covenant headroom.
- Stress property operations. Test vacancy, rent loss, delayed lease-up, tenant improvements, leasing commissions, insurance increases and unplanned capital spending at the same time as a higher rate.
- Test the balloon. At maturity, apply a conservative value, capitalization rate, LTV, DSCR and refinance rate. Calculate the required equity paydown.
- Price the exit. Add prepayment penalties, defeasance, yield maintenance, cap replacement and swap termination amounts to the sale or refinance case.
- Choose the structure that survives. A lower expected cost is not enough if one plausible scenario causes a covenant breach, reserve depletion or forced equity contribution.
Terms to compare in the loan and hedge documents
Obtain the note, commitment, amortization schedule, cap confirmation or swap confirmation before making the decision. Compare these items side by side:
- Rate definition: index name, margin, floor, reset frequency, lookback, observation shift, day-count and fallback language.
- Principal schedule: original balance, interest-only period, amortization term, mandatory curtailments and the maturity balloon.
- Hedge coverage: strike or swap fixed rate, notional, amortization matching, term, payment dates, index, provider rating and collateral.
- Prepayment and transfer: open periods, lockouts, yield maintenance, defeasance, assumption rights, partial-paydown rules and financing-change provisions.
- Default consequences: rate changes, cash-management triggers, reserve funding, hedge termination and lender rights to require replacement collateral.
- Covenants: minimum DSCR, maximum LTV, debt-yield tests, reporting dates, cash sweeps and cure rights.
- Refinance and extension: extension fees, required cap or swap term, updated valuation, principal reduction and conditions for approval.
Interagency interest-rate-risk FAQs advise modeling reset dates, reset indices and margins, embedded caps and floors, and prepayment penalties. Those same fields should appear in the borrower’s own model; omitting one can materially understate exposure.
Which borrowers usually fit each structure?
Fixed rate is generally safer when
- NOI has limited excess coverage after debt service and reserves.
- Leases, operating costs or distributions make cash flow difficult to adjust quickly.
- The owner expects to hold through most of the fixed period and values certainty more than potential savings.
- Leverage is high, the property is concentrated in a few tenants, or occupancy is volatile.
- A rate increase would breach a DSCR covenant or require an equity contribution.
Floating rate can be reasonable when
- The property has substantial cash-flow headroom and liquid reserves.
- The borrower expects a short hold, a near-term sale or a planned refinance and has priced the exit costs.
- The loan’s reset mechanics are understood and the borrower can tolerate payment volatility.
- A cap or swap is sized, timed and documented to match the loan, with a counterparty and collateral arrangement the borrower can support.
- The owner has a credible view that falling rates would materially improve cash flow, while still surviving the lender’s stressed case.
These are decision patterns, not guarantees. A floating loan with a well-matched cap can be safer than an unhedged fixed-period loan that matures into a severe balloon problem. Conversely, a cap premium can consume reserves that the property needs for leasing or capital work.

Assuming a cap fixes the entire loan rate
A cap limits the reference index above its strike. The margin, floor, fees, principal balance and any index mismatch remain. Confirm exactly which cash flows the cap settles.
Ignoring hedge breakage
A sale, refinance, partial prepayment or loan transfer can end a hedge early. Obtain a current termination-value illustration and model both a payment owed and a payment received, because market value can move in either direction.
Using a short hedge for a long loan
When the cap or swap expires before maturity, replacement pricing may be unaffordable or unavailable. Include a renewal assumption and a reserve, or negotiate a structure that matches the required coverage period.
Recommended Free Tools
Underestimating refinancing
Do not assume the original lender will roll the loan. Test a lower valuation, weaker NOI, tighter LTV and DSCR standards, and the equity needed to repay the balloon.
Overlooking property cash-flow volatility
Run rate and operating stresses together. A property can withstand a higher index when occupied but fail when a major tenant leaves, insurance rises or a large capital project arrives.
A decision sequence for owners and investment committees
- Set the risk limit. Decide the maximum annual debt service and minimum DSCR the property must maintain under a credible stress.
- Choose the maturity and exit assumption. A loan intended for a three-year hold should not be evaluated as if it will be held to a ten-year maturity without modeling sale and refinance charges.
- Request matched term sheets. Require fixed and floating alternatives with identical principal, amortization, maturity, fees and covenants wherever possible.
- Obtain hedge economics. Ask for cap premiums at several strikes and terms, or a swap quote with notional amortization, collateral and termination examples.
- Run the four-case model. Include rising, flat, falling and maturity-refinance scenarios, plus an operating downside case.
- Review legal terms. Have counsel and the hedge adviser reconcile the note, loan agreement, cap or swap confirmation, prepayment language and default provisions.
- Document the rationale. Record why the selected structure meets the property’s cash-flow, leverage, hold-period and exit requirements, and identify the trigger for refinancing or hedging changes.
Bottom-line test
Lock the rate when a higher payment would threaten operations, covenants or reserves and the property will remain financed through the fixed period. Consider floating debt only when the property has clear cash-flow headroom, the borrower accepts volatility, and the expected hold and exit justify the risk. If you use a cap or swap, evaluate it as part of the mortgage—not as an afterthought—by matching its index, term, notional and collateral terms and by pricing early termination.
The safest structure is the one that keeps the property solvent in the rate-up case and financeable in the maturity case while leaving enough liquidity for the building’s actual operating needs.
