A fixed-rate mortgage is usually the better fit when predictable principal-and-interest payments matter more than a potentially lower starting rate. An adjustable-rate mortgage (ARM) can fit a borrower who expects a shorter ownership period, understands the adjustment formula and caps, and could afford the contract’s highest payment if plans change. Neither choice is universally best: compare the written terms with your time horizon, cash reserves and ability to absorb a higher bill.
The short answer
With a fixed-rate mortgage, the interest rate is set at closing and remains unchanged for the loan term. Your scheduled principal-and-interest payment therefore stays level, although property taxes, homeowners insurance and mortgage insurance can change the total amount paid to the servicer.

An ARM generally starts with a fixed introductory rate. After that period, the rate resets on a schedule and the payment can rise or fall. A lower initial payment is a feature of that particular quote, not proof that the loan will cost less over its life. The right comparison is the complete contract: starting rate, adjustment dates, index, margin, caps, fees, points, possible payments and the amount your household can safely handle.
Fixed-rate mortgage: what stays stable
Rate and principal-and-interest payment
The rate is locked when you take out the loan. On a standard amortizing loan, each scheduled principal-and-interest payment is the same throughout the term; the mix shifts gradually from more interest to more principal as the balance declines. This makes long-range budgeting straightforward and removes the risk that a market-rate increase will reset your mortgage bill.

What can still change
A fixed rate does not freeze every housing cost. Escrowed property taxes and homeowners insurance can be reassessed, mortgage insurance may end or change under the loan rules, and association dues are separate from the mortgage payment. When comparing offers, identify whether the quoted monthly figure includes taxes, insurance and mortgage insurance or shows principal and interest only.
Trade-offs
- Strength: predictable principal-and-interest payments for as long as you keep the loan.
- Cost: the initial rate may be higher than an ARM’s introductory rate.
- Flexibility: if market rates later fall, your payment does not automatically fall; changing it would require a refinance or another loan transaction, with no guarantee that a suitable refinance will be available.
Adjustable-rate mortgage: what changes
The introductory period
Most ARMs begin with a fixed period, such as the first several years specified in the note. The rate then adjusts for the first time. The length of that period and the date of the first adjustment are contract terms, not assumptions to make from the loan’s marketing name. Ask for the exact date and the schedule that follows.
Index plus margin
After the introductory period, the lender generally calculates a fully indexed rate by adding a market index to a lender-set margin:

The index reflects broader market conditions and can move up or down. The margin is set in the loan documents and generally remains fixed after closing. The Consumer Financial Protection Bureau notes that you can negotiate the margin just as you would negotiate the rate on a fixed-rate loan. Compare the index and margin, not merely the initial rate, because two ARMs with similar starting payments can produce different later rates.

Reset frequency
After the first adjustment, the rate normally resets at the interval stated in the contract. Some loans adjust annually; other structures use a different schedule. The note and its disclosures control. A shorter interval can expose you to market changes sooner, while a longer interval postpones—but does not remove—the risk.
How the payment is recalculated
At an adjustment, the servicer applies the new rate to the outstanding balance and remaining term under the loan’s amortization rules, then sets a new principal-and-interest payment. Read whether the contract has a payment cap separate from the interest-rate cap. In unusual structures, a payment may not rise enough to cover all accrued interest; the unpaid amount can be added to the principal balance. Payment-option ARMs can include a minimum payment that does not cover all interest. Those features are not present in every ARM, so verify whether they appear in your documents.

How much can an ARM payment go up?
Three rate-cap limits
Caps limit how far the interest rate may move, but they do not promise an affordable payment.
- Initial adjustment cap: limits the rate increase or decrease at the first reset.
- Periodic (subsequent) cap: limits the change at each later reset.
- Lifetime cap: limits how far the rate may rise above the starting rate over the life of the loan.
On its caps guidance, the CFPB describes 2- or 5-percentage-point initial caps, 1- or 2-point subsequent caps and a commonly seen 5-point lifetime cap. These are examples of common terms, not universal limits. Your loan may use different numbers or additional restrictions.
Floors and limits on decreases
Some contracts include a floor or another limitation on how far the rate can fall. Consequently, a falling index does not guarantee an equally large payment reduction. Ask how decreases are passed through and whether a minimum rate applies.

Calculate the contractual maximum
Have the lender show the highest possible principal-and-interest payment under the actual cap structure. The calculation should use your loan amount, term, starting rate, index, margin, adjustment dates and all applicable caps. Then test your budget against that amount plus taxes, insurance, mortgage insurance and other housing costs. A cap limits the contract’s movement; it does not limit your household’s other expenses.

Suppose a hypothetical ARM starts at 5.00%, has a 2-point initial cap, a 1-point periodic cap and a 5-point lifetime cap. The first reset could not exceed 7.00% under those terms. A later reset could add no more than 1 point to the then-current rate, and the lifetime ceiling would be 10.00% unless another contract provision lowered it. This illustration shows how caps interact; it is not a quote or a prediction of market rates. The payment must still be recalculated from the balance and remaining term.
Which loan fits your time in the home?
Keeping the home for many years
A fixed rate may suit a buyer who expects to hold the property for a long time and values a known principal-and-interest payment. You are not relying on a future sale, refinance or favorable rate environment to make the budget work.
Expecting a shorter stay
An ARM may be worth evaluating when the expected ownership period fits comfortably inside its introductory fixed period. The potential benefit is a lower initial rate or payment on that specific offer. The risk is that a move can be delayed by a job change, family need, market slowdown or other event. Choose the loan only if you could still manage the payment after the first adjustment.
Uncertain plans
If your timeline is unclear, treat the ARM as though you might keep it beyond the introductory period. Do not base affordability on a planned sale or refinance. The CFPB specifically warns, “Don’t assume you’ll be able to sell your home or refinance your loan before the rate changes.” Home values, income, credit and lending standards can change, and a refinance may not be available on expected terms.

Limited cash reserves or tight income
A borrower with little room in the monthly budget should place a high value on payment certainty. An ARM’s maximum contractual payment may arrive at the same time as another financial setback. A lower starting payment does not compensate for a payment increase you cannot absorb.
Compare fixed and ARM offers on equal assumptions
Use official Loan Estimates and compare offers for the same loan amount, down payment and term. The CFPB recommends looking at the complete set of costs and possible payment changes rather than choosing the smallest starting rate.
- Match the basic scenario. Request quotes using the same purchase price, loan amount, down payment, occupancy, term and points assumption. Otherwise, a lower payment may simply reflect a smaller loan or a longer term.
- Record the initial rate and payment. Note whether the payment is principal and interest only or includes estimated taxes, insurance and mortgage insurance.
- For an ARM, identify the first adjustment. Write down when the introductory period ends and how often the rate can reset afterward.
- Capture the adjustment formula. Record the index name, margin, rate floor and the date or method used to determine the index.
- List every cap. Include initial, periodic and lifetime rate caps, plus any payment cap or limit on decreases.
- Request payment scenarios. Ask the lender to calculate the payment after the first adjustment and the highest payment allowed by the contract. Confirm how the balance and remaining term are used in each calculation.
- Compare fees and points together. A lower rate can require more points; a lower fee in one category can be offset elsewhere. Review origination charges, discount points, lender credits and other costs as a package.
- Check the term and payoff assumptions. A 15-year and 30-year loan have different payments and interest costs even at the same rate. Confirm whether any prepayment or other special provision applies.
- Verify the written offer. Make sure the Loan Estimate matches the loan officer’s explanation. Ask for any discrepancy to be corrected or explained before you proceed.
ARM fine print to read before signing
- Introductory period: exact end date and whether the initial rate is a temporary discount.
- Index: the benchmark used at each reset and how its value is obtained.
- Margin: the lender’s fixed addition to the index; ask whether it is negotiable before closing.
- Caps and floor: initial, periodic and lifetime limits, plus any minimum rate or restriction on decreases.
- Payment calculation: when the payment changes, how the remaining term is handled and whether a payment cap can delay full amortization.
- Interest-only or payment-option features: whether a minimum payment can leave unpaid interest and increase the principal balance.
- Maximum payment: the highest principal-and-interest payment the contract permits, calculated for your loan amount.
- Escrow items: whether the quoted total includes taxes, insurance and mortgage insurance, and how those amounts may change independently.
The CFPB summarizes the core distinction this way: “With a fixed-rate mortgage, the interest rate is set when you take out the loan and will not change.” For an ARM, “the interest rate may go up or down.” Those statements describe the rate structure; the documents determine the actual timing, limits and payment calculation.
Common mistakes and how to avoid them
Choosing by the teaser payment alone
A low introductory payment says little about the cost after the first reset. Compare the later and maximum contractual payments and the fees required to obtain the starting rate.
Assuming caps prevent financial stress
Caps constrain rate movement, not the size of your other bills or the impact of a higher payment on your budget. Stress-test the maximum payment before accepting the loan.

Confusing a rate cap with a payment cap
A limit on the interest-rate change does not necessarily limit the payment by the same percentage. Read both provisions and ask how deferred interest is handled.
Assuming a falling index guarantees a lower bill
The margin, floor, adjustment date and payment formula determine how much of an index decline reaches you. Some contracts do not pass through decreases in the same way.
Counting on a sale or refinance
Plans can change, property values can fall and credit or lending standards can tighten. The loan should remain affordable if you keep it beyond the intended date.
Comparing unlike Loan Estimates
Different loan amounts, terms, points or treatment of taxes and insurance can make one offer appear cheaper. Standardize those assumptions before judging the rates.
What historical ARM use tells you—and what it does not
A CFPB comparison reports that 85% to 95% of buyers chose fixed-rate mortgages and 5% to 15% chose ARMs during 2008 through 2022. Those are historical ranges from the CFPB page, not current market shares or a recommendation. They also do not reveal which option would fit your income, reserves or expected time in the home. Market rates, underwriting and product availability change, so a historical mix cannot substitute for reading today’s Loan Estimates.
A practical decision test
Before selecting either type, answer these questions in writing:
- How long could I realistically keep the home if a move becomes impractical?
- Can my budget absorb the ARM’s highest contractual principal-and-interest payment plus changing taxes and insurance?
- Do I understand the index, margin, first adjustment date, later frequency, caps, floor and payment formula?
- Am I relying on a sale or refinance that might not occur on acceptable terms?
- Have I compared Loan Estimates with the same amount, down payment, term, points and treatment of escrow costs?
If the answers are clear and the maximum payment is manageable, an ARM can be a reasoned choice for a shorter or flexible holding period. If the answers depend on rates falling, a guaranteed sale or a payment that never rises, a fixed rate provides a more dependable foundation.
