FHA vs. Conventional Loans for Low-Down-Payment Buyers

FHA is usually the more forgiving option for a buyer with limited savings, a lower credit score or a property that fits FHA rules. A qualifying conventional program can be cheaper over time because it may start at 3% down and allow mortgage insurance to be canceled at 20% equity. The right choice is the one with the lower total cost and an acceptable path to removing mortgage insurance—not simply the one with the smaller minimum down payment.

Compare official Loan Estimates from several approved lenders. Look at cash to close, interest rate, annual percentage rate (APR), monthly mortgage insurance, taxes, homeowners insurance, lender credits and the estimated date that mortgage insurance can end. Rates, loan limits, income caps, insurance pricing and assistance programs change, so the figures below are program minimums rather than a promise of approval or a particular payment.

FHA and conventional loans at a glance

Both loan types can let an eligible buyer purchase with less than 20% down. FHA loans are insured by the Federal Housing Administration (FHA) and are available for one- to four-unit properties. Conventional loans are not FHA-insured; the low-down-payment examples in this comparison are specific programs offered through Fannie Mae and Freddie Mac and are subject to their underwriting and lender rules.

Feature FHA 203(b) Low-down-payment conventional programs
Program minimum down payment 3.5% minimum investment for eligible borrowers As low as 3% for eligible HomeReady, Home Possible and certain HFA programs
Mortgage insurance at closing Typically a 1.75% upfront mortgage-insurance premium (UFMIP) on the loan balance; it may be financed Private mortgage insurance (PMI) is generally required when the down payment is below 20%; upfront PMI treatment depends on the lender and program
Ongoing insurance Annual mortgage-insurance premium, generally collected through monthly payments Monthly PMI pricing varies; qualifying borrowers can request or receive cancellation when the required equity threshold is met
Down-payment sources Borrower funds, permitted gifts, second mortgages and grants through qualifying assistance programs HomeReady and Home Possible describe gifts, grants and secondary financing; program, income, property and lender rules apply
Property and loan limits One- to four-unit properties; FHA limits vary by county and are updated annually Conforming, income and property limits vary by program and location; some HFA products permit up to 97% or 105% combined loan-to-value (CLTV)
Potential advantage Flexible credit qualifying and a lower cash hurdle for borrowers who cannot meet conventional requirements Lower minimum down payment for some borrowers and a possible path to remove PMI at 20% equity
Potential drawback UFMIP plus ongoing MIP can make the loan expensive if you keep it for many years Stricter credit, income, reserve, property or documentation requirements can make approval harder

These are broad program distinctions. A lender can apply additional “overlays,” and the exact rate, insurance premium and closing costs depend on the borrower, property, loan amount and market conditions.

How much cash do you need at closing?

FHA’s 3.5% minimum investment

HUD states that an FHA down payment can be as low as 3.5% of the purchase price. FHA describes the 203(b) mortgage as approximately 96.5% financing. The 3.5% is the minimum required investment, not the full amount you bring to settlement: you may also need closing costs, prepaid taxes and insurance, an appraisal, inspections and reserves required by the lender.

HUD permits the minimum investment to come from the borrower’s funds, eligible gifts, a second mortgage or a down-payment-assistance grant. Each source must meet FHA documentation and eligibility rules. Assistance can reduce the buyer’s cash contribution, but it does not automatically reduce the property price or other closing expenses.

Conventional programs starting at 3%

Fannie Mae’s HomeReady mortgage requires a down payment as low as 3% for qualified borrowers with lower or nontraditional incomes. HomeReady commonly limits qualifying income to 80% of area median income (AMI), although the applicable income rule depends on the property and program. It permits gifts, grants and Community Seconds when requirements are satisfied.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Freddie Mac’s Home Possible program also offers down payments as low as 3%, reduced private mortgage insurance, gifts, grants and secondary financing. In the circumstances described by Freddie Mac, there is no minimum homebuyer contribution. “No minimum contribution” does not mean no cash is needed: closing costs, prepaid items and lender-required reserves can still apply.

Fannie Mae’s HFA Preferred program is another 3%-down route for qualifying first-time or repeat buyers with low to moderate incomes. It can permit up to 97% or 105% CLTV, depending on the structure and assistance, and may allow mortgage-insurance cancellation for eligible borrowers.

Illustrative cash comparison

Suppose a home costs $300,000 and the buyer qualifies for the minimum down payment before closing costs and assistance. A 3.5% FHA investment is $10,500. A 3% conventional investment is $9,000. The $1,500 difference is real cash at purchase, but it is only one part of the decision.

For the same FHA example, a 96.5% base loan would be about $289,500. A 1.75% UFMIP on that base amount would be approximately $5,066. FHA permits the UFMIP to be financed, which would increase the loan balance rather than requiring that amount in cash. The actual premium is calculated on the applicable loan amount and may be affected by the final transaction structure.

Mortgage insurance: the difference that often decides the loan

FHA upfront and annual MIP

HUD’s FY2025 third-quarter report states that, for a typical FHA purchase mortgage endorsement, the upfront mortgage-insurance premium is 1.75% of the loan balance. FHA 203(b) also charges an annual mortgage-insurance premium, generally collected in monthly installments. Financing the upfront premium preserves cash for closing but means you pay interest on that added balance.

The annual premium is not a one-time fee. Its amount depends on the FHA loan characteristics and is subject to HUD’s current schedule and lender calculation. Ask the lender for the exact annual premium, the monthly amount and the conditions governing how long it will be charged. Do not assume that refinancing or reaching a particular equity level will automatically remove FHA MIP; the applicable FHA rules and a future refinance or sale determine the outcome.

Conventional PMI and the 20% equity milestone

Low-down-payment conventional loans generally require private mortgage insurance while the borrower has less than the required equity. HomeReady and Home Possible describe a path to canceling mortgage insurance at 20% equity, subject to program, servicing and legal requirements. Freddie Mac says Home Possible borrowers can request cancellation at 20% equity. Fannie Mae likewise describes cancellable mortgage insurance for HomeReady borrowers, with restrictions.

“20% equity” is not a promise that PMI disappears on a particular date. The servicer may require a payment history, evidence that the property has not declined in value, a valuation and other conditions. Scheduled principal payments, extra payments and permitted valuation changes can affect when the threshold is reached. Request the servicer’s written cancellation requirements before choosing the loan.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Why the cheapest insurance depends on how long you keep the loan

FHA can produce a lower rate or easier approval for a particular borrower, yet its UFMIP and continuing MIP can outweigh that advantage over a long holding period. Conventional PMI can be higher at the beginning for a borrower with weaker credit, but it may end once the required equity is reached. Compare the cumulative cost through the point you expect to sell, refinance or reach the cancellation threshold.

Eligibility and underwriting differences

When FHA may be easier

HUD characterizes FHA loans as having low down payments and easy credit qualifying. That flexibility can help a buyer with a lower credit score, limited reserves or a debt profile that does not fit a conventional automated approval. It is not a guarantee: the lender still verifies income, assets, debts, employment, credit history and the property.

FHA also has property standards and occupancy requirements. A one- to four-unit property may be eligible, but the appraisal must address FHA’s requirements and the buyer generally must occupy the home as a principal residence. A property that needs work, has safety issues or has documentation problems can require repairs or a different loan structure.

When conventional may be the better fit

Conventional underwriting can favor a borrower with stronger credit, stable documented income, adequate reserves and a property that meets the program’s standards. HomeReady’s income limits, Home Possible’s income and property requirements, and HFA program rules can restrict eligibility even when the buyer has enough for a 3% down payment.

Conventional programs may offer more flexibility for certain property types or financing structures, but the lender’s automated underwriting result and overlays control the approval. A 3% headline down payment is available only to eligible borrowers and does not mean every conventional applicant qualifies.

Loan limits and geography

FHA loan limits vary by county and are updated annually. Verify the current limit for the property’s county before relying on FHA financing. Conventional products have their own conforming loan limits, income limits and area rules; HFA products can add state or local requirements. A home price that fits one program may exceed another program’s limit.

Down-payment assistance, gifts and secondary financing

Both paths can use outside assistance, but the source and documentation matter. HUD identifies gifts, second mortgages and grants through down-payment-assistance programs as acceptable FHA sources in specified circumstances. HomeReady and Home Possible also describe gifts and grants, and Home Possible allows secondary financing under program rules.

  • Confirm that the assistance program is approved for the exact loan type and property.
  • Document the donor, grantor or subordinate lender, the amount and the transfer of funds.
  • Check whether assistance creates a second lien, repayment obligation, income limit or occupancy condition.
  • Ask whether the lender permits the assistance alongside seller credits or other subsidies; the lender must apply current program rules.

State and local housing-finance agencies may offer grants, forgivable loans or favorable second mortgages. Availability, funding and income limits change. HUD directs buyers seeking help to state and local programs and to HUD-approved housing counselors.

  1. Get matching scenarios. Ask at least two approved lenders to quote the same purchase price, down payment, loan term, occupancy, property type and lock period.
  2. Record cash to close. Include the down payment, origination charges, appraisal, title and settlement fees, prepaid taxes and insurance, initial escrow, lender credits and any financed FHA UFMIP.
  3. Compare the rate and APR. APR incorporates certain finance charges and helps reveal whether a lower note rate is offset by insurance or fees. It is not a perfect forecast of your lifetime cost, so read the detailed sections of the estimate.
  4. Separate principal and interest from housing costs. Compare monthly principal and interest, FHA MIP or conventional PMI, property taxes, homeowners insurance and any homeowners-association dues.
  5. Ask for the insurance schedule. Obtain the exact FHA UFMIP and annual MIP or the conventional PMI amount, adjustment rules and cancellation procedure.
  6. Model your likely holding period. Calculate the balance, insurance cost and estimated equity at the point you expect to move, refinance or reach 20% equity. Use the lender’s amortization schedule rather than a generic calculator.
  7. Verify eligibility and limits. Confirm county loan limits, AMI limits, property type, occupancy, credit requirements, reserves and assistance conditions in writing.
  8. Review the final underwriting conditions. A preapproval is conditional. New debt, employment changes, unexplained deposits or a property issue can change the approval or price.

Common buyer situations

Limited savings, borderline credit and a modestly priced home

FHA may be the practical starting point because the minimum investment is 3.5%, approved gift and grant sources are available, and HUD describes the program as easier to qualify for. Price the UFMIP and annual MIP against the cost of a conventional quote; do not select FHA solely because a lender says the payment is lower before insurance is included.

Strong credit, stable income and a plan to stay for several years

A 3% conventional offer may preserve more cash at closing and create a clear route to PMI cancellation at 20% equity. Compare the initial PMI and rate with FHA’s upfront and annual premiums. A slightly larger monthly payment at the start can be worthwhile if conventional insurance ends materially earlier.

Income near an assistance-program limit

HomeReady, Home Possible or an HFA product may combine a 3% down payment with gifts, grants or secondary financing. Check the property’s AMI calculation, household-income definition, education requirements and lender overlays. A small income change can affect eligibility, so obtain a current program determination.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Two- to four-unit property

FHA explicitly covers one- to four-unit properties, subject to occupancy, appraisal and loan-limit rules. Conventional eligibility depends on the specific program, property type and underwriting findings. Ask each lender to confirm treatment of rental income, reserves and occupancy before making an offer.

Advantages and trade-offs in plain language

Choose the path that best matches… Why it may fit What to verify first
FHA Lower credit flexibility, limited cash, permitted assistance or an FHA-eligible one- to four-unit property UFMIP, annual MIP, county loan limit, appraisal requirements and long-term insurance cost
3% conventional Strong enough credit and income for program approval, desire to keep more cash and a plan to remove PMI at 20% equity PMI quote, cancellation conditions, AMI or first-time-buyer rules, reserves and property eligibility
HFA-assisted conventional Eligibility for a state or local housing-finance-agency program and need for layered assistance Program funding, income limits, CLTV structure, education and second-lien terms

Pitfalls that can change the result

  • Comparing down payment only. A 0.5 percentage-point difference in the minimum investment can be smaller than the difference in mortgage insurance, rate and closing costs.
  • Ignoring financed UFMIP. FHA lets you finance the upfront premium, but the higher balance increases interest and future payoff amount.
  • Assuming PMI cancellation is automatic. Confirm the servicer’s request process, valuation rules, payment history requirements and applicable law.
  • Using an assistance source without approval. Undocumented gifts, grants or second mortgages can delay underwriting or make the funds unusable.
  • Relying on an old loan limit or income cap. FHA limits are updated annually, and conventional and HFA limits change by location and program.
  • Accepting one lender’s quote as universal. Lender overlays, credits, rate adjustments and insurance pricing vary. Obtain comparable Loan Estimates.
  • Forgetting the property test. The borrower may qualify while the home fails an FHA appraisal condition, occupancy rule or program property requirement.

A practical decision checklist

  • Know the current FHA county limit and the applicable conventional conforming or HFA limit.
  • Calculate the minimum investment and separately budget closing costs, prepaid items and reserves.
  • Obtain the exact FHA UFMIP and annual MIP or conventional PMI figures for your loan amount and credit profile.
  • Ask when and how conventional insurance can be canceled, and whether FHA MIP would remain for your expected holding period.
  • Check eligibility for gifts, grants, Community Seconds, secondary financing and local assistance.
  • Confirm income, credit, debt-to-income, reserve, occupancy and property requirements with the lender.
  • Compare at least two Loan Estimates using the same assumptions.
  • Use a HUD-approved housing counselor if you need help evaluating assistance, affordability or loan terms.

What the official program descriptions say

HUD’s consumer guidance states: “Your down payment can be as low as 3.5% of the purchase price.” Fannie Mae says: “Our HomeReady® mortgage requires a down payment as low as 3% for borrowers with lower or nontraditional incomes.” Freddie Mac says: “Home Possible provides down payment options as low as 3% and reduced private mortgage insurance.” Each statement describes a program minimum, not a universal offer.

Fannie Mae reported that HomeReady had assisted nearly 1 million families, including 88,000 families benefiting in 2024. It also reported that more than 1.1 million Americans purchased homes with as little as 3% down through April 2025. Those figures describe program use and do not predict an individual borrower’s approval, rate or insurance cost.

Bottom line: which loan should a low-down-payment buyer choose?

Choose FHA when its credit flexibility, 3.5% minimum investment or permitted assistance solves a qualification or cash problem that conventional financing cannot. Choose a qualifying 3% conventional program when its rate, PMI and eligibility profile produce a lower total cost and you value the ability to cancel mortgage insurance at 20% equity. The decisive evidence is the side-by-side Loan Estimate, including cash to close, APR, monthly insurance and the realistic date insurance can end.
