ETF Tax-Loss Harvesting vs. Direct Indexing: Costs, Control, and Tax Benefits

Direct indexing can create more tax-loss-harvesting opportunities than an ETF, but it is not automatically more profitable. An ETF gives you one fund share and one fund-level tax lot. A direct-indexing account holds many individual stocks, so a manager may be able to sell a declining stock while keeping the rest of the index exposure. That additional control comes with account fees, trading and implementation work, possible tracking error, and more complicated tax records.

The better choice depends on your taxable-account balance, realized gains, tax bracket, cash-flow pattern, customization needs, and tolerance for complexity. Compare the complete cost of each implementation and treat every projected tax benefit as conditional rather than guaranteed.

What you actually own

ETF ownership

An exchange-traded fund pools securities inside a fund. You own shares of that fund, not the individual companies held in its portfolio. If the ETF share price falls below your tax basis, you can sell a share lot and realize a capital loss. The harvesting decision is therefore made at the fund-share and tax-lot level.

Because one ETF may contain hundreds or thousands of securities, a decline in one constituent does not create a separate loss you can harvest. The fund share must be down enough, relative to your own purchase price, to make a sale useful. You then need a replacement investment that preserves an appropriate market exposure without creating a wash-sale problem. Fund expense ratios, bid-ask spreads and any brokerage costs are part of the ETF implementation cost.

Direct-indexing ownership

In a direct-indexing account, the manager buys a portfolio of individual securities intended to track or approximate a benchmark. Some programs use ETFs for part of the exposure, but the tax-management opportunity comes primarily from the separate stock positions and their individual tax lots.

A stock can be sold at a loss even when the broad index, and an ETF that tracks it, is flat or rising. The manager can purchase a replacement security or a basket designed to maintain similar market exposure, then monitor when the original position may be repurchased under applicable wash-sale rules. The result is potentially finer-grained harvesting, but also more trades, more records and more ways for the portfolio to depart from its benchmark.

ETF and direct indexing compared

Issue ETF-based approach Direct indexing
Ownership Shares of a fund representing the desired exposure. Individual securities selected to track or approximate a benchmark; some implementations also use ETFs.
Loss-harvesting level Fund-share and tax-lot level. Individual-security and tax-lot level, potentially producing more harvestable losses.
Control Limited ability to exclude or alter individual constituents inside the fund. Often allows exclusions, tax-aware substitutions and other personalization, depending on the service.
Benchmark tracking Usually straightforward index exposure, subject to the ETF’s own tracking difference. Exclusions, substitutions, cash balances and tax trades can create tracking error.
Typical cost components Expense ratio, trading spread and brokerage-related costs. Advisory or program fee, minimum balance, underlying fund expenses where used, trading and implementation costs, and any broader account fee.
Tax outcome Losses may be harvested when an ETF lot is below basis; usefulness depends on your gains, rates and ability to use the loss. More potential security-level losses, but the benefit still depends on gains, tax rates, cash flows, portfolio design and eventual realization of deferred gains.

What “more tax benefits” means in practice

Direct indexing offers more opportunities to realize losses; it does not promise more after-tax wealth. A harvested loss has value only when it can reduce a tax liability or be carried under the applicable rules, and the tax benefit may be delayed or partly reversed when a replacement investment is eventually sold at a gain.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

You need a use for the loss

Investors with realized capital gains in the same tax year may have an immediate opportunity to use harvested losses. An investor with no gains, a low current tax rate or little taxable income may receive less near-term value. Losses that cannot be used immediately may have different carry-forward treatment, so review the current rules with a tax professional or the latest Internal Revenue Service instructions.

Your tax rate matters

The economic value of deferring or offsetting tax generally rises with the applicable tax rate, but the relevant rate depends on the type of gain, your income and your jurisdiction. A provider’s illustration or backtest cannot establish your personal result unless its tax assumptions match your facts.

Cash flows can improve the opportunity set

Regular deposits, withdrawals and contributions create new tax lots and can reset part of a portfolio’s basis. Vanguard identifies regular cash flows and higher-bracket investors who have realized gains as circumstances that may make direct-indexing tax-loss harvesting more effective. These are screening factors, not forecasts.

Future sales can bring the tax back

Tax-loss harvesting commonly defers tax rather than eliminating it. If you sell the replacement security later, its lower or altered basis can produce a larger taxable gain. The timing of that sale, the tax rate then in force and whether the investment is held until death or donated all affect the eventual outcome.

Costs: compare the whole account, not one percentage

An ETF’s expense ratio is visible, but it is not the only cost. Direct indexing’s quoted advisory fee may cover only the indexed sleeve or may sit inside a larger portfolio fee. Ask exactly what assets the percentage applies to, which services are included and whether trading, transition management and tax reporting carry separate charges.

Published provider examples

The following figures are provider-specific terms, not industry averages. They are time-sensitive and should be checked against the provider’s current agreement before opening an account.

Program example Published minimum Published annual advisory fee How to interpret it
Wealthfront S&P 500 Direct $5,000 0.09% Terms described in a Wealthfront white paper dated June 24, 2026; confirm whether the fee covers the complete service and whether terms have changed.
Wealthfront Nasdaq-100 Direct $5,000 0.12% Provider-published example dated June 24, 2026; not a market-wide benchmark.
Wealthfront US Direct Indexing within its Portfolio $100,000 No additional direct-indexing charge beyond the stated 0.25% standard annual advisory fee The 0.25% fee applies to the described broader Portfolio structure; compare the account-level scope with a standalone service.
Charles Schwab direct-indexing service $100,000 Fees start at 0.40% Schwab states the starting fee and minimum on its product page and cautions that an investor may not realize tax benefits; verify current eligibility and schedule.

Use an all-in cost checklist

  • ETF expense ratio and the spread you pay when buying or selling.
  • Direct-indexing advisory or program fee and the assets to which it applies.
  • Any minimum balance, household minimum or tiered pricing.
  • Underlying ETF expenses if the service uses funds for part of the allocation.
  • Trading commissions, bid-ask spreads, transition costs and cash drag.
  • Fees for tax-lot management, reporting, financial planning or a broader advisory relationship.
  • The opportunity cost of tracking error if customization or tax trades move the account away from the benchmark.

For scale, a 0.25% annual fee on a $100,000 account is $250 before any other expenses, while 0.40% is $400. Those are arithmetic illustrations of the quoted rates, not forecasts of tax savings or investment returns. Compare the dollar cost with the tax liability you realistically expect to offset, not with a hypothetical maximum loss.

Control versus tracking error

What direct indexing lets you control

Depending on the service, you may exclude a company, an industry or securities that conflict with personal or institutional policies. You may also contribute appreciated individual holdings and ask the manager to incorporate them rather than selling everything immediately. Tax-lot selection can prioritize losses, long-term gains or other objectives.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

What you give up

Every exclusion, substitution and tax-driven sale can make returns differ from the benchmark. A direct-indexing account may hold small cash balances, use temporary replacements, trade at times that are not optimal for index replication or omit a security that later outperforms. Tracking error can be modest or material depending on how many positions are changed and how strict the customization rules are.

An ETF is less customizable but usually gives a cleaner, more transparent exposure to the selected index. If close benchmark performance and simplicity matter more than security-level tax management, that trade-off may be preferable.

How to use an ETF for tax-loss harvesting

  1. Identify the taxable account and tax lots. Harvesting applies to taxable holdings, not tax-deferred retirement accounts. List each ETF lot, purchase date, cost basis and unrealized gain or loss.
  2. Decide whether a loss is useful now. Consider realized gains, expected income, holding periods and whether you can use the loss under current tax rules. Do not sell solely because a quote is below your purchase price.
  3. Choose a replacement exposure. The replacement should fit your asset-allocation plan but must be reviewed for wash-sale risk. An immediately repurchased or substantially identical investment can cause the loss to be disallowed. Coordinate purchases in taxable, retirement and other accounts, and verify the applicable rule with current IRS guidance.
  4. Sell the specific losing lot. Use the broker’s tax-lot selection rather than an average-cost default when that choice matters. Save the confirmation and basis information.
  5. Buy the replacement and document the plan. Record why the replacement was selected, the sale date, the new basis and when you will reassess the original exposure. Avoid an allocation change that leaves you unintentionally underinvested.
  6. Monitor the replacement. A replacement can rise, fall or create a new loss. Rebalance only when the tax and investment consequences are understood, and do not let harvesting override your target allocation.

How direct indexing implements harvesting

  1. Set the benchmark and constraints. Select the index or market segment, minimum position sizes, excluded securities, tax priorities and acceptable tracking-error range.
  2. Fund and transition the account. The manager purchases individual securities, may use ETFs for portions of the allocation and maps existing holdings into the target structure. Transferring appreciated securities can require a staged transition to manage gains.
  3. Monitor every tax lot. Software or an adviser scans individual positions for losses while considering concentration, liquidity, wash-sale restrictions and the need to maintain market exposure.
  4. Sell and substitute selectively. A losing stock can be sold and replaced with a security or basket intended to provide similar, not necessarily identical, exposure. The manager must balance the tax objective against benchmark deviation and trading costs.
  5. Reinvest cash flows tax-efficiently. New contributions, dividends and withdrawals can be directed toward underweight securities or lots with more favorable basis, reducing unnecessary sales.
  6. Review the drift and tax reports. Check realized gains and losses, replacement positions, tracking difference, turnover and the account’s consolidated tax documents. A managed program does not remove your responsibility to review transactions across the household.

Wash sales and reporting: where mistakes happen

A wash sale can disallow a loss when you buy the same or a substantially identical investment around a loss sale. The risk is not limited to the one account where you sold: purchases in another taxable account, an automatically reinvesting dividend, a spouse’s account or a retirement account can complicate the analysis. The exact treatment and reporting requirements depend on current law and the facts, so check the latest IRS guidance and ask a qualified tax professional before relying on a harvested loss.

  • Turn off automatic dividend or capital-gain reinvestment when it could create an unintended replacement purchase.
  • Give the manager a complete view of household accounts and outside trades.
  • Keep trade confirmations, original basis, adjusted basis and replacement-security records.
  • Compare the broker’s year-end tax form with your own records; automated forms may not capture every cross-account issue.
  • Do not assume that a tax-managed account can detect purchases made at another institution.

When direct indexing is worth evaluating

Direct indexing deserves a closer look when most of the following are true:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • You have a sizeable taxable account and can meet the service’s minimum.
  • You regularly realize capital gains that harvested losses could offset.
  • Your tax bracket makes deferral or offsetting more valuable.
  • Ongoing contributions, withdrawals or concentrated holdings create new tax lots.
  • You want exclusions or personalization that a standard ETF cannot provide.
  • You accept additional statements, trades, monitoring and possible benchmark deviation.
  • The expected tax value is plausibly larger than the advisory, trading and implementation costs.

These conditions increase the reason to investigate; they do not predict a particular dollar result. Schwab explicitly warns that an investor may not realize tax benefits, and provider backtests or hypothetical illustrations should be checked for their period, tax assumptions, turnover and limitations.

When an ETF is likely to be the better fit

An ETF approach is often more suitable when you prioritize a low-cost, transparent holding, close index exposure and minimal administration. It can also be preferable when you have few realized gains, a small taxable balance, no need for exclusions and little tolerance for a portfolio holding dozens or hundreds of individual stocks.

ETF simplicity does not mean tax management is impossible. You can still select specific lots, harvest a fund-level loss and maintain exposure with an appropriately chosen replacement. The opportunity set is simply narrower than in a portfolio where each constituent has its own basis.

A practical cost-benefit decision framework

Use this sequence before choosing either implementation:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  1. Estimate usable gains. Review realized and expected gains for the current year and the loss carry-forward position. Separate short-term and long-term items where the distinction affects your tax calculation.
  2. Estimate the realistic harvesting opportunity. Do not use the largest historical market decline. Consider your account’s actual contributions, turnover, concentration and investment horizon.
  3. Price both implementations. Add advisory fees, fund expenses, spreads, trading, minimums, tax-preparation time and any planning fee. Ask whether a quoted fee applies to the indexed sleeve or the entire portfolio.
  4. Set a tracking-error budget. Decide how much departure from the benchmark you can accept in exchange for exclusions and tax trades.
  5. Map wash-sale exposure. Include every account and recurring purchase that could buy the same or substantially identical investment.
  6. Plan the exit. Identify what happens if you sell appreciated replacement securities, transfer the account, donate shares or change managers. Deferred gains and embedded basis are part of the decision.
  7. Review annually. Provider pricing, tax rules, household income and account balances change. Recheck the comparison instead of assuming the initial choice remains optimal.

Common pitfalls and fixes

Comparing a fund expense ratio with an advisory fee alone

Problem: The comparison ignores spreads, underlying funds, transition trades or a fee charged on the broader portfolio.

Fix: Convert every percentage into an annual dollar estimate at your actual balance and request a written list of included and excluded costs.

Assuming more harvested losses equal more wealth

Problem: A large loss may have little current value if you have no gains or if the future tax cost is ignored.

Fix: Model when the loss can be used, what replacement basis it creates and whether you expect to sell later.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Ignoring tracking error

Problem: Exclusions and tax substitutions can cause an account to lag or lead the benchmark for reasons unrelated to tax.

Problem: An automatic reinvestment or household purchase can undermine the intended loss.

Choosing a service that is too small or too complex for the portfolio

Problem: A minimum balance or recurring fee consumes the potential tax value, while the administrative burden outweighs customization.

Fix: Compare the annual dollar fee with a conservative estimate of usable tax benefit and include the value of your time.

Decision summary

Choose an ETF when simplicity, transparency, low ongoing cost and close benchmark exposure are the priorities. Evaluate direct indexing when you have a taxable portfolio large enough to support its fees and minimums, recurring cash flows or realized gains, and a genuine need for security-level control. The central question is not which wrapper produces the most harvested losses; it is whether the additional opportunities and customization are likely to create more after-tax value than their costs, complexity and tracking risk for your circumstances.
