ETF Expense Ratios, Tracking Error, and Bid-Ask Spreads Explained

ETF costs come in three different forms. The expense ratio is an ongoing operating cost deducted from fund assets. Tracking error describes how a fund’s returns differ from its benchmark over time. The bid-ask spread is a market-trading cost paid when you buy or sell shares. None of the three is a complete measure of an ETF’s cost or quality by itself.

To compare funds responsibly, first confirm that they provide similar exposure, then examine the latest prospectus, benchmark-relative performance, trading spreads, premium or discount history, brokerage charges, and your own trade size and turnover.

What each ETF measure tells you

What is an ETF expense ratio?

An ETF’s expense ratio is the fund’s annual operating expenses expressed as a percentage of average net assets. The prospectus fee table can include management fees, distribution or service fees when applicable, and other expenses. These costs are paid from the fund’s assets, so they reduce the return shareholders receive rather than appearing as a separate bill.

For a simple illustration, a 0.25% expense ratio applied to an average balance of $10,000 represents about $25 over a year before considering changes in the balance. The percentage is not a promise that every investor will pay exactly that amount: your average balance, the period invested, and the fund’s actual expenses determine the dollar impact.

The ratio is not an all-in cost of owning or trading an ETF. The Securities and Exchange Commission (SEC) says brokerage commissions and some intermediary charges can be outside the ratio. Underlying-security transaction costs and costs associated with securities lending may also be indirect costs that are not included in the stated percentage. Read the current prospectus and the latest shareholder report for the particular fund and share class.

What is tracking error in an ETF?

Tracking error is benchmark-relative. It concerns the variation in the difference between an ETF’s returns and the returns of its stated benchmark. A fund can lag its index because of its expense ratio, trading costs, portfolio sampling, cash holdings, tax effects, and tracking error. The SEC’s index-fund guidance identifies fees and expenses, trading costs, and tracking error among possible reasons for underperformance.

Do not treat every return gap as “tracking error.” A fund that returns 9.7% while its benchmark returns 10% has a 0.3-percentage-point gap for that period; that is a tracking difference for the chosen period. Tracking error generally refers to how that difference varies across multiple observations. The sources do not establish one universal formula or an industry-wide threshold that automatically makes an ETF acceptable or unacceptable. Any published figure should identify the benchmark, the dates, the return frequency, and the calculation method.

What is the bid-ask spread?

The bid is the highest price currently offered by a buyer. The ask is the lowest price at which a seller is willing to sell. The difference between them is the bid-ask spread. It is an immediate cost of trading ETF shares and is separate from the annual expense ratio.

The SEC describes the spread as a hidden cost because it reduces potential returns. Its instructional example assumes an investor buys 200 shares at an ask price of $60 and immediately sells at a bid of $59.50. The $0.50 difference per share produces a $100 loss. This is a teaching example, not a quote for any particular ETF today.

Spread width changes with liquidity, trading volume, volatility, market hours, and broader market conditions. A fund’s website provides a rolling 30-calendar-day median bid-ask spread for context, but an individual order can execute at a narrower or wider spread.

How the three measures differ

Measure What it captures When it affects you Primary disclosure
Expense ratio Annual operating expenses as a percentage of average net assets Continuously while assets remain invested; deducted from fund assets Latest prospectus fee table and shareholder report
Tracking error Variation in the difference between fund returns and the stated benchmark Observed over matched measurement periods Fund performance information, benchmark disclosures, and your own period-matched analysis
Bid-ask spread Difference between the current bid and ask prices When buying or selling ETF shares Live market quotes and the issuer’s rolling 30-calendar-day median spread
Premium or discount Difference between an ETF’s market price and its net asset value (NAV) When your order executes above or below the value of the underlying portfolio ETF website postings for prior-business-day NAV, market price, and premium or discount history

These measures can point in different directions. A fund may have a low expense ratio but a wide spread, or a narrow spread but persistent benchmark-relative differences. A fund with a higher operating cost must perform better than a lower-cost fund to deliver the same net return, but the lowest ratio does not automatically make it cheapest for every investor.

How to compare the total cost of two ETFs

  1. Confirm comparable exposure. Check each fund’s investment objective, holdings approach, geographic scope, sector focus, and stated benchmark. Comparing a broad-market ETF with a specialized or leveraged product using only costs produces a misleading result.
  2. Use the correct share class and current prospectus. Locate the latest fee table for each exact ticker and share class. Record total annual operating expenses and note management, distribution or service, and other expenses. Check whether the document describes waivers or reimbursements and when they expire.
  3. Match the benchmark and dates. Compare each fund with its own stated benchmark over the same periods. Note whether returns are before or after fund expenses and whether distributions are reinvested. A benchmark mismatch can look like tracking error even when the portfolios pursue different objectives.
  4. Separate tracking difference from tracking-error variability. A one-period shortfall is not the same as a statistical measure of variation across periods. If a provider reports tracking error, identify the calculation convention, observation frequency, and data window before comparing it with another fund’s number.
  5. Check the trading spread. Review the issuer’s rolling 30-calendar-day median bid-ask spread, and observe the live quote when you plan to trade. The median is a historical reference, not a guaranteed execution price.
  6. Review premium and discount data. Compare the prior-business-day market price with NAV and inspect the fund’s historic premium or discount information. A narrow spread does not prevent an ETF from trading persistently above or below NAV.
  7. Add brokerage charges. Read your broker’s current commission and other-fee schedule. A fixed charge consumes a larger percentage of a small order than of a large order, and schedules can change.
  8. Model your actual behavior. Estimate how often you will buy or sell, your typical order size, and whether you will use market or limit orders. Frequent trading makes spreads and commissions more important; a one-time purchase followed by a long holding period makes the entry and eventual exit spread more important than repeated spread costs.

Reading the expense-ratio disclosure correctly

What is included

The prospectus fee table standardizes annual operating expenses. Management fees compensate the adviser. Distribution or service fees may apply, and other expenses capture additional operating costs described in the prospectus. The total annual operating-expense percentage is based on average net assets, so the dollar amount changes as your balance changes.

What may be outside it

Brokerage commissions and intermediary fees paid by you are not fund operating expenses. The SEC also points to transaction costs incurred when the fund buys or sells underlying securities and to securities-lending-related costs as possible indirect costs not shown in the ratio. The prospectus and latest shareholder report are the appropriate places to look for fund-specific detail.

Why two similar ratios can still produce different results

Two ETFs can show the same expense ratio yet have different turnover, portfolio implementation, tax outcomes, liquidity, or benchmark construction. Those differences can affect realized returns and tracking behavior. Use the ratio as one input, not as a ranking that settles the entire decision.

Understanding tracking error without a misleading score

Start with the benchmark

Tracking is meaningful only relative to a named benchmark. Verify that the fund’s benchmark represents the exposure you actually want and that both funds in a comparison use sufficiently similar benchmarks. A fund can appear to track poorly simply because its benchmark differs from the one used for comparison.

Look across consistent periods

Use matched monthly, quarterly, or annual observations and the same start and end dates. Record whether the figures include reinvested distributions and whether they are net or gross of expenses. A single month can be dominated by market noise; a longer, consistent series gives a more useful view of variation.

Investigate the cause of a gap

Fees and expenses naturally create a drag. Trading costs, cash balances, sampling rather than full replication, rebalancing timing, taxes, and corporate actions can also contribute. Tracking error is not automatically evidence of poor management; some differences reflect the practical cost of implementing an index.

When the bid-ask spread matters most

At entry and exit

You encounter the spread when your order trades. A buyer generally pays near the ask and a seller receives near the bid, although a limit order can execute differently or not execute at all. If you buy once and sell years later, you pay attention to the spread at those two transactions rather than every day in between.

For frequent or small trades

Repeated purchases and sales expose you to the spread repeatedly. A fixed brokerage charge also represents a larger percentage of a small order. Investors making regular contributions should consider whether their broker supports fractional shares, how orders are routed, and what charges apply, while still checking the ETF’s quoted spread.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

During stressed markets

Liquidity and market conditions can change quickly. The issuer’s 30-day median smooths past observations and cannot predict the spread at the moment of a major announcement or market disruption. Check current quotes, avoid assuming the median is a guarantee, and consider a limit order when controlling the maximum execution price matters.

Premiums, discounts, NAV, and spreads are different

NAV is the per-share value of the ETF’s underlying portfolio calculated by the fund. The market price is the price at which the ETF trades on an exchange. When market price exceeds NAV, the ETF trades at a premium; when it is below NAV, it trades at a discount.

An ETF can have an attractive-looking spread and still trade at a premium or discount. Conversely, a temporary spread widening does not by itself prove that the fund’s long-run market price is disconnected from NAV. Review the issuer’s prior-business-day NAV, market price, premium or discount, and historical premium/discount data together.

Common mistakes and practical fixes

  • Choosing solely by expense ratio: Add spread, commissions, premium or discount, benchmark fit, and realized tracking behavior.
  • Calling every benchmark gap tracking error: Label a one-period return difference as a tracking difference and reserve tracking-error claims for a defined multi-period method.
  • Treating the 30-day median spread as a guaranteed quote: Check the live market and recognize that conditions change.
  • Ignoring the benchmark name: Compare funds only after confirming that their objectives and benchmarks are sufficiently similar.
  • Forgetting your own transaction costs: Consult the broker’s current fee schedule and model your order size and turnover.
  • Assuming long-term holding eliminates trading costs: The spread may matter only at entry and exit, but it still affects those transactions; fund expenses continue while you hold.
  • Using stale documents: Obtain the latest prospectus and shareholder report and check the date on ETF website market-data disclosures.

A practical decision framework

For a long-term investor making infrequent trades, begin with exposure and benchmark fit, then compare the expense ratio and the fund’s benchmark-relative record. Check the expected entry and exit spread and premium or discount before placing orders.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

For a frequent trader, put more emphasis on current liquidity, spread behavior, order execution, and brokerage charges in addition to the operating expense. A small annual ratio advantage can be overwhelmed by repeated trading costs.

For any investor, write down the benchmark, measurement period, expense-ratio date, spread statistic and date, NAV and market-price data, and your expected trade pattern. This prevents a historical median, a one-period return, or a prospectus figure from being mistaken for a complete estimate of your personal cost.

Bottom line

Expense ratio, tracking error, and bid-ask spread answer different questions. The expense ratio measures ongoing fund operations; tracking error describes benchmark-relative variation; and the bid-ask spread measures the cost of trading at a particular moment. Compare all three alongside NAV premiums or discounts, brokerage charges, trade size, and turnover. The right ETF is not automatically the one with the smallest single number, but the one whose exposure, implementation, liquidity, and total costs fit how you will invest.
