Equity vs. Debt Mutual Funds: How Capital Gains Tax Treatment Differs in India

Equity and debt mutual funds are not taxed simply because a scheme uses one of those labels. In India, the result depends on the fund’s statutory classification, when you acquired the units, when you redeem them, the holding period and, for qualifying equity-oriented funds, the applicable securities transaction tax (STT) condition.

For qualifying equity-oriented mutual-fund units, the Income Tax Department lists section 111A short-term gains at 20% for relevant transfers on or after 23 July 2024 and section 112A long-term gains at 12.5% for relevant transfers on or after that date. Section 112A also has a ₹1.25 lakh threshold for the covered aggregate long-term gains. A specified mutual-fund unit covered by section 50AA is treated as producing a short-term gain when acquired on or after 1 April 2023, regardless of how long it is held. That rule does not automatically cover every fund that investors casually call a “debt fund.”

The comparison in one table

Question Qualifying equity-oriented fund Specified mutual fund under section 50AA Other non-equity fund
What determines the category? The statutory equity-oriented-fund definition, not merely the word “equity” in the name The statutory specified-mutual-fund definition and the acquisition-date condition The scheme’s own legal classification and the rule that applies to it
Important acquisition-date rule Relevant to determining the applicable holding-period and capital-gains treatment Section 50AA covers covered units acquired on or after 1 April 2023 Must be checked separately
Holding period The Income Tax Department’s ITR-2 FAQ lists 12 months for equity-oriented mutual-fund units in its listed-asset guidance Does not rescue a covered unit from section 50AA; the gain is deemed short-term regardless of holding period Do not apply a generic 12- or 24-month assumption without confirming the rule
Transfer on or after 23 July 2024 20% for qualifying short-term gains under section 111A; 12.5% for qualifying long-term gains under section 112A, subject to the statutory conditions Deemed short-term; the applicable short-term-gain computation must then be determined Depends on the applicable statutory category
STT point Section 112A includes an STT condition relevant to equity-oriented fund units Not the basis of the section 50AA deeming rule Check the provision governing the fund

The rates in this table are statutory rates listed in current Income Tax Department guidance. They are not market returns, and they do not by themselves calculate an individual’s final tax liability.

Why “equity” and “debt” labels are not enough

Equity exposure is different from an equity-oriented fund

A scheme can have equity exposure without automatically satisfying the statutory definition used for section 112A. The tax question is whether the units fall within the legal category of an equity-oriented fund and whether the other requirements for the relevant provision are met. Use the scheme documents and the applicable law rather than relying on a distributor’s shorthand description.

“Debt fund” is a colloquial description

Investors often use “debt fund” for schemes that invest mainly in bonds, government securities or money-market instruments. Section 50AA, however, uses a defined category. For financial year 2025–26, the specified-mutual-fund definition focuses on a fund investing more than 65% of its proceeds in debt and money-market instruments and includes related funds-of-funds wording. A non-equity scheme that does not meet that definition is not automatically governed by section 50AA merely because it is marketed as a debt fund.

Classification can change the answer

The same percentage return can produce a different capital-gains result in two schemes because the schemes fall into different statutory categories. Classification must be established for the particular scheme and relevant period; a product name, asset-allocation label or a change in portfolio mix is not a substitute for that check.

The dates that control the result

Transfer or redemption date: the 23 July 2024 rate change

For qualifying equity-oriented units, current Income Tax Department guidance lists the following rates by transfer date:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
Provision and gain Transfer before 23 July 2024 Transfer on or after 23 July 2024
Section 111A qualifying short-term capital gain 15% 20%
Section 112A qualifying long-term capital gain 10% 12.5%

These dates refer to the relevant transfer or redemption, not the date on which you happened to review the account. If a redemption spans multiple unit lots, calculate each lot using its own acquisition facts and the transfer date applicable to that redemption.

Acquisition date: the 1 April 2023 section 50AA cutoff

Section 50AA applies its deeming rule to specified-mutual-fund units acquired on or after 1 April 2023. For a covered unit, the law treats the gain as short-term even if the investor held it for several years. A unit acquired before that cutoff cannot be placed under section 50AA on the basis of holding duration alone; its treatment must be tested under the rule applicable to its category.

Holding period: useful for some categories, overridden for covered units

The ITR-2 FAQ lists a 12-month holding period for equity-oriented mutual-fund units in its listed-asset guidance. That information is relevant when testing a qualifying equity-oriented unit for long-term treatment. It does not override section 50AA for a specified mutual fund acquired on or after the cutoff. In that case, the statutory deeming rule controls.

How qualifying equity-oriented mutual funds are taxed

Step 1: verify that the fund qualifies

Confirm that the scheme meets the statutory equity-oriented-fund definition used for the provision you intend to apply. Do not infer eligibility solely from “equity,” “balanced,” “hybrid” or a similar label. Keep the scheme’s legal classification and the relevant product documents with your transaction records.

Step 2: test the holding period

For equity-oriented mutual-fund units, the official ITR-2 guidance uses 12 months in its listed-asset holding-period rules. Count the period for the specific units being redeemed. Purchases made on different dates create different lots, so one redemption can contain both short-term and long-term units.

Step 3: apply the correct transfer-date rate

If the qualifying gain is short-term and the transfer occurred on or after 23 July 2024, section 111A is listed at 20%. If the qualifying gain is long-term and the transfer occurred on or after that date, section 112A is listed at 12.5%, subject to the section’s requirements.

Step 4: check the STT condition for section 112A

The statutory section 112A text includes an STT condition relevant to equity-oriented fund units. A long holding period alone does not establish section 112A eligibility. Confirm that the transaction satisfies the condition before using the long-term rate.

Step 5: apply the ₹1.25 lakh threshold correctly

Current Income Tax Department guidance lists a ₹1.25 lakh threshold for the covered aggregate long-term gains under section 112A. The threshold is an aggregate test for the qualifying gains covered by the provision, not a separate allowance attached to every scheme or every redemption. Include all relevant qualifying gains when checking it.

How section 50AA changes the debt-fund question

The rule for covered units

If a unit is a specified mutual fund under the applicable definition and was acquired on or after 1 April 2023, section 50AA deems the gain to be short-term regardless of the holding period. Holding the unit for more than three years, or for any other extended period, does not turn that covered gain into a long-term gain under this rule.

What the deeming rule does not say

Section 50AA does not say that every non-equity mutual fund is automatically short-term. It identifies a specified category and then applies the short-term deeming rule to covered units acquired on or after the cutoff. If the scheme does not meet the definition, you must identify the alternative provision rather than importing section 50AA by analogy.

The FY 2025–26 definition requires care

For FY 2025–26, the definition focuses on investing more than 65% of proceeds in debt and money-market instruments and contains related wording for funds of funds. Confirm the definition applicable to the fund and the relevant tax year. A scheme’s portfolio or legal status can be relevant to the classification analysis, so retain the information used for your conclusion.

Example Facts Resulting treatment
1. Equity gain below the threshold Qualifying equity-oriented fund; units acquired 1 August 2024; redeemed 1 September 2025; 13-month holding period; relevant STT condition met; ₹80,000 qualifying long-term gain and no other qualifying section 112A gains. The gain is tested under section 112A. Because the assumed aggregate is below the ₹1.25 lakh threshold, no amount exceeds that threshold in this illustration. The result changes if the investor has other qualifying gains.
2. Equity gain above the threshold Qualifying equity-oriented fund; units acquired 1 August 2024; redeemed 1 September 2025; 13-month holding period; relevant STT condition met; ₹2,00,000 aggregate qualifying long-term gain. Using the listed 12.5% section 112A rate for a transfer on or after 23 July 2024, the amount above the ₹1.25 lakh threshold is ₹75,000. The illustrative tax at that rate is ₹9,375 before any other applicable adjustments.
3. Specified fund held for more than three years Specified mutual fund under the applicable FY 2025–26 definition; units acquired 15 May 2023; redeemed 20 May 2026; approximately three years held; transfer after 23 July 2024. Because the units were acquired on or after 1 April 2023 and are covered by section 50AA, the gain is deemed short-term despite the long holding period. The applicable short-term-gain computation must be completed from the investor’s circumstances.
4. Similar fund acquired before the cutoff Non-equity scheme; units acquired 20 March 2023; redeemed 20 May 2026; more than three years held; no conclusion yet that the scheme meets the specified-mutual-fund definition. Section 50AA cannot be applied solely from the long holding period or the word “debt.” The scheme’s legal category and the rule applicable to a pre-1 April-2023 acquisition must be established separately.
5. Equity redemption before the rate change Qualifying equity-oriented fund; units satisfy the applicable holding-period and STT requirements; redeemed 20 July 2024; gain qualifies as short-term. The transfer occurred before 23 July 2024, so the listed section 111A rate for that date range is 15%, rather than the post-change rate.

A practical method for checking your own redemption

  1. Identify the exact scheme and option. Record the scheme name, plan or option, folio, and the statement or document that describes its legal category.
  2. Separate unit lots. Export the purchase history and list each purchase date, number of units and cost. Do not assume that all units in a folio have the same tax age.
  3. Record the redemption date. Use the transaction date shown by the fund or account statement, then test whether it is before or on/after 23 July 2024 where an equity-oriented rate is relevant.
  4. Test section 50AA first for a debt-labelled scheme. Ask whether the fund meets the specified-mutual-fund definition applicable to the relevant year and whether the units were acquired on or after 1 April 2023.
  5. For an equity-oriented scheme, test the 12-month rule and STT condition. Only after both the category and statutory conditions are established should you classify a gain under section 111A or 112A.
  6. Aggregate qualifying section 112A gains. Include the investor’s other qualifying long-term gains when checking the ₹1.25 lakh threshold; do not test one folio in isolation.
  7. Keep an evidence file. Save contract notes or redemption statements, purchase records, scheme classification material and the calculation showing how each lot was treated.
  8. Check the return form separately. The ITR-2 FAQ discusses capital-asset gains and holding-period guidance, but the correct income-tax return and schedules depend on the taxpayer’s wider circumstances.

Common mistakes and how to avoid them

Calling every bond or money-market fund “section 50AA”

The statutory definition is narrower than everyday language. Check the more-than-65% test and related fund-of-funds wording for the applicable FY before applying the deeming rule.

Using the current rate for an old redemption

Rates are tied to the transfer date. A redemption before 23 July 2024 is not converted to the later listed rate merely because the return is being prepared now.

Using purchase date instead of redemption date for the rate

The acquisition date helps determine the lot and, for section 50AA, whether the cutoff condition is met. The rate change for sections 111A and 112A is tied to the transfer date.

Assuming three years always creates a long-term debt-fund gain

That assumption fails for a specified mutual-fund unit acquired on or after 1 April 2023 because section 50AA deems the gain short-term regardless of duration.

Treating equity exposure as proof of section 112A eligibility

Section 112A requires the statutory equity-oriented-fund category and includes the relevant STT condition. Asset exposure and legal eligibility are separate questions.

Applying the ₹1.25 lakh threshold to each fund separately

The threshold concerns covered aggregate long-term gains. Add the investor’s relevant gains before deciding whether the threshold has been crossed.

Ignoring mixed lots in one redemption

A single redemption instruction can dispose of units bought on different dates. Calculate the applicable treatment lot by lot and preserve the allocation used.

What to verify before filing

  • The scheme’s statutory category for the relevant financial year.
  • Whether each specified-mutual-fund lot was acquired on or after 1 April 2023.
  • The acquisition date and number of units in every lot redeemed.
  • The exact transfer or redemption date.
  • Whether an equity-oriented lot satisfies the applicable holding-period and STT requirements.
  • The transfer-date rate: the pre- or post-23 July 2024 rate where sections 111A or 112A apply.
  • The aggregate of qualifying section 112A long-term gains for the ₹1.25 lakh threshold.
  • The income-tax return form and schedules required by the taxpayer’s complete situation, rather than by this investment alone.

Tax law and fund definitions can change. The Income Tax Department’s current statutory text and tax-computation guidance should be checked immediately before filing, especially for a redemption near a legislative or financial-year change.
