Do Debt Mutual Funds Still Get Indexation Benefits? Tax Rules and Common Questions (2026)

Usually, no. Debt-mutual-fund units that fall under section 50AA and were acquired on or after 1 April 2023 produce gains treated as short-term, regardless of how long you hold them. Because the gain is not treated as long-term under that rule, indexation does not apply.

A separate change affects long-term capital gains transferred on or after 23 July 2024: the general rate is 12.5% without indexation, subject to asset-specific exceptions. Your result depends on the fund’s statutory portfolio classification, the unit acquisition date, the transfer or redemption date and the tax year. This is general information, not an individual tax computation.

Start with the dates that control the answer

Do not decide the tax treatment from the words “debt fund” on a factsheet alone. Write down these three dates and then check the fund’s portfolio classification for the relevant period.

1. When you acquired the units

Section 50AA applies to a unit of a specified mutual fund acquired on or after 1 April 2023. For a covered unit, the law deems the capital gain to arise from the transfer of a short-term capital asset even when the units have been held for many years. A long holding period therefore cannot, by itself, create an indexation benefit for such units. The official text describes the trigger as: “where the capital asset is a unit of a Specified Mutual Fund acquired on or after the 1st day of April, 2023 or a Market Linked Debenture”. Read the full provision at the Income Tax Department’s section 50AA page.

2. When you transfer, redeem or receive maturity proceeds

The general indexation change is tied to transfers on or after 23 July 2024. The Income Tax Department summarizes the general long-term capital-gains rule as a 12.5% rate without indexation, with specified exceptions for particular assets. Redemption and maturity are forms of transfer for this analysis. The date on which the transaction occurs can therefore matter even if the investment was purchased years earlier. See the Department’s current capital-gains guidance.

3. Which tax year contains the income

For income through financial year (FY) 2025–26, the Income-tax Act, 1961 framework continues to govern the relevant tax year. The Income-tax Act, 2025 applies to tax years beginning on or after 1 April 2026. Thus, an assessment-year label alone can mislead: a return for assessment year (AY) 2026–27 reports FY 2025–26 income under the earlier Act, while income for the tax year beginning 1 April 2026 falls under the new Act. The Department explains this transition in its New Act FAQ.

What is a “specified mutual fund”?

Section 50AA uses a statutory exposure test rather than the marketing category shown in a scheme name. The amended definition covers either of the following:

Fund structure Exposure test Practical implication
Direct mutual fund More than 65% of total proceeds invested in debt and money-market instruments Units acquired on or after 1 April 2023 are within the section 50AA rule when the fund meets this test for the relevant classification period.
Fund of funds At least 65% of total proceeds invested in units of funds that meet the direct-fund test A fund-of-funds can be covered even though it obtains debt exposure through other funds.

AMFI states that the amended definition applies from FY 2025–26. A scheme called “income,” “bond,” “credit,” “short duration” or “conservative” is not automatically covered or excluded. Portfolio percentages, the statutory wording and the relevant period must be checked together. The AMFI tax-regime explanation and the Department’s section 50AA text are useful starting points, but a scheme’s classification can require confirmation from its current documents or the fund house.

How the two post-2023 and post-2024 rules fit together

Investors often combine two different changes into one “debt-fund tax” rule. They answer different questions:

  • Section 50AA asks whether the gain is short-term by legal fiction. It applies to specified-mutual-fund units acquired on or after 1 April 2023, regardless of the actual holding period.
  • The 23 July 2024 change addresses indexation for long-term gains. For transfers from that date, the general long-term rate is summarized as 12.5% without indexation, except where a specific asset rule provides otherwise.

If section 50AA applies, the first rule settles the holding-period question: the gain is deemed short-term. You should not then apply the general long-term 12.5% framework or calculate an inflation-adjusted cost for that covered unit.

Units bought before 1 April 2023

Section 50AA’s acquisition-date wording does not, on its face, cover a unit bought before 1 April 2023. That is an important distinction, but it is not a promise that indexation is available today.

For an older purchase, examine the actual transfer date and the rule applicable to that transaction. A redemption on or after 23 July 2024 falls within the Department’s general guidance removing indexation for long-term capital gains, subject to the listed asset-specific exceptions. A pre-23 July 2024 transfer may be governed by the rules in force at that time and the tax year in which it occurred. Your purchase contract, statement of account and redemption confirmation should establish the dates rather than an assumption based on the fund’s current name.

Does holding a debt fund for more than three years reduce tax?

There is no universal “three-year indexation” answer for current debt-fund holdings. A long holding period cannot override section 50AA when the units are specified-mutual-fund units acquired on or after 1 April 2023; those gains remain deemed short-term.

For units outside that deeming rule, holding-period classification and the transfer date still have to be tested under the law applicable to the transaction. The post-23 July 2024 general guidance is not a blanket reinstatement of the old indexation method after three years. Do not use a three-year shortcut in a tax calculator without first confirming the fund test and acquisition date.

What changed after Budget 2024?

For long-term capital gains on transfers from 23 July 2024, the Department describes two linked changes: a general 12.5% rate and removal of indexation, with exceptions specified for certain assets. The guidance is deliberately asset-specific. A debt-mutual-fund unit should not be treated as an exception unless a rule applicable to that unit supports the conclusion.

This change is separate from section 50AA. A specified unit bought on or after 1 April 2023 is deemed short-term, so the 2024 long-term rate and indexation question do not become relevant to that unit. For an earlier-acquired unit, the 2024 transfer date becomes central to deciding whether the general no-indexation treatment applies.

Before-and-after comparison

Question Units acquired before 1 April 2023 Units acquired on or after 1 April 2023
Can section 50AA’s acquisition-date deeming rule apply? Not on the face of that acquisition-date condition. Yes, if the fund is a specified mutual fund under the statutory exposure test.
Does a multi-year holding automatically make the gain long-term? Not automatically; the applicable law and transaction dates must be checked. No. A covered unit’s gain is deemed short-term regardless of actual holding period.
What does a transfer on or after 23 July 2024 raise? The Department’s general long-term no-indexation rule, subject to asset-specific exceptions. Usually the section 50AA short-term rule is already decisive for a covered unit.
Can an exact tax amount be inferred from the fund label? No. No.

How the 2025 Act affects current filing decisions

The Act transition changes the statute you consult, not the historical dates of your investment. The Department’s FAQ distinguishes income earned through FY 2025–26 from income in tax years beginning on or after 1 April 2026. Keep the financial year of redemption or maturity alongside the acquisition and transfer dates in your records.

  • FY 2025–26 income: the 1961 Act framework applies to that year’s income and the AY 2026–27 return.
  • Tax years beginning 1 April 2026 or later: the Income-tax Act, 2025 applies.
  • Earlier transactions: analyze them under the law applicable to their own tax year; a later filing date does not move the transaction into a newer regime.

A practical method to check your own investment

  1. Download the transaction evidence. Obtain the account statement showing each purchase, switch, systematic investment and allotment date, plus the redemption or maturity statement.
  2. Identify the exact scheme and option. Record the scheme name, plan, option and folio. Different schemes or reorganizations can have different classifications.
  3. Check portfolio exposure. Look for the fund’s debt and money-market percentage and, for a fund-of-funds, the percentage invested in qualifying funds. Compare the information with the statutory tests, not just the word “debt” in the name.
  4. Mark 1 April 2023. Separate units acquired before that date from units acquired on or after it. A single redemption can contain multiple acquisition lots.
  5. Mark 23 July 2024. Determine whether each transfer occurred before or on/after this date, because it is the boundary for the general long-term indexation change.
  6. Assign the tax year. Put the transfer or maturity in FY 2025–26 or the later tax year beginning 1 April 2026, as applicable.
  7. Reconcile the tax statement. Compare the capital-gains figure in the mutual-fund statement or broker report with your lot-level dates. Correct errors before filing rather than relying on a generic holding-period setting.
  8. Escalate ambiguous cases. Ask a qualified Indian tax professional to review the classification where the portfolio crossed a threshold, the scheme merged, units were inherited or gifted, or several tax regimes overlap.

Common mistakes and how to avoid them

Calling every non-equity fund a specified mutual fund

The legal definition is based on exposure percentages and includes a separate fund-of-funds test. Keep the scheme’s portfolio evidence and the relevant period with your tax records.

Using purchase date but ignoring redemption date

Purchase date determines whether section 50AA can apply; transfer date determines which general capital-gains rule is relevant. Both dates belong in the analysis.

Applying indexation because the statement says “long term”

A platform label may reflect a holding-period convention rather than the final statutory result. Recheck any long-term label against section 50AA and the 23 July 2024 rule.

Assuming a new tax year changes an old transaction

The 2025 Act applies from tax years beginning 1 April 2026. It does not rewrite the law for income earned in earlier years.

Quoting a personal tax rate without the taxpayer’s facts

Residence, other income, losses, surcharge, cess, exemptions and the applicable year’s provisions can affect the final liability. A general explainer cannot calculate your payable amount.

What records should you keep?

  • Contract notes or account statements showing every acquisition lot and date.
  • Redemption, switch-out or maturity documents showing the transfer date and proceeds.
  • Scheme factsheets or portfolio disclosures supporting the debt and money-market exposure test.
  • Statements identifying mergers, consolidations, gifts or inherited units.
  • The tax-year return, computation and any capital-gains report used for filing.
  • A copy of the official guidance consulted, including the Department’s capital-gains page, section 50AA text and the New Act FAQ.

When professional advice is particularly important

Obtain individualized advice when a fund’s exposure moved around the 65% threshold, when units were bought in multiple lots across 1 April 2023, when a redemption straddles tax years, or when you have carried-forward losses or non-resident tax issues. A professional can also reconcile a broker’s automated report with the statutory classification and the applicable Act.

The reliable starting point remains date-based: establish acquisition, transfer and tax-year dates; establish whether the scheme meets the specified-mutual-fund test; then apply the rule for that combination. Do not infer indexation from the fund’s name or from a holding period alone.
