Debt-to-EBITDA is usually the better first screen for structural leverage, refinancing exposure and the size of debt relative to operating earnings. Interest coverage is usually the faster warning signal when profits weaken or borrowing costs rise because it measures the cushion available to pay interest. Neither ratio, by itself, tells you whether a stock is a good investment. Add debt maturities, liquidity, free cash flow, covenants, interest-rate exposure, industry conditions and valuation before reaching a risk conclusion.
What each ratio measures
The two ratios answer different questions. Debt-to-EBITDA asks how large a company’s debt burden is compared with its operating earnings. Interest coverage asks whether current earnings are sufficient to absorb the cost of that debt.

| Metric | Basic formula | Main question | What a rising ratio usually means |
|---|---|---|---|
| Debt-to-EBITDA | Total debt ÷ EBITDA | How many years of current EBITDA would equal the debt balance, before considering taxes, capital spending or working capital? | A larger debt burden relative to operating earnings and generally greater leverage or refinancing exposure. |
| Interest coverage | Earnings available for interest ÷ interest expense | How many times can operating earnings cover the current interest bill? | A larger earnings cushion for interest payments. A falling ratio signals less payment capacity. |
Moody’s describes Debt/EBITDA as “an indicator of debt serviceability and financial leverage” and EBITDA/Interest Expense as “an indicator of a company’s ability to meet its interest obligations.” The Federal Reserve commonly defines its interest-coverage ratio (ICR) as EBIT divided by interest payments. Moody’s rating methodologies often use EBITDA divided by interest expense instead. Those are not interchangeable calculations, so always identify the numerator.

Debt normally means interest-bearing borrowings, but companies and lenders may use gross debt, net debt, or a covenant-defined debt figure. Gross debt ignores cash; net debt subtracts qualifying cash. Lease liabilities, preferred securities, finance subsidiaries and other obligations may or may not be included. A ratio reported as “net leverage” cannot be compared directly with a gross Debt-to-EBITDA ratio without rebuilding the calculation.

EBITDA is earnings before interest, taxes, depreciation and amortization. It removes some non-cash and financing effects, which can help compare companies with different capital structures, but it is not cash available to repay debt. Taxes, maintenance capital expenditure, working-capital investment, restructuring cash costs and distributions still require cash.
Interest coverage in practice
Interest coverage can be calculated with EBIT, EBITDA, adjusted EBITDA, operating income or a lender’s covenant definition. Interest expense may be gross, net of interest income, cash interest only, or another contractual measure. A company can therefore report a strong-looking adjusted EBITDA coverage ratio while a stricter EBIT-based calculation is much lower.
For a meaningful comparison, use the same period for both numerator and denominator. A four-quarter rolling period is usually more informative than one quarter, especially for seasonal or cyclical businesses. Reconcile any adjusted EBITDA to reported GAAP earnings and label the result clearly. SEC guidance says measures calculated differently from defined EBITDA should be distinguished, such as “Adjusted EBITDA.”

Which metric is better for judging stock risk?
Neither is universally superior. Choose the first screen based on the risk you are trying to detect.
Use Debt-to-EBITDA first for structural leverage
Debt-to-EBITDA is the more useful starting point when you want to know whether a company carries a large balance of debt above its operating earnings. It helps frame refinancing risk, acquisition leverage and the amount of earnings that would need to be sustained to reduce borrowings. A high ratio can remain dangerous even when interest rates are temporarily low and current interest coverage looks comfortable.
When this ratio is high, examine the maturity schedule, secured versus unsecured borrowings, floating-rate exposure, covenant headroom and the company’s ability to convert EBITDA into free cash flow. A business may report strong EBITDA but have little cash after capital expenditure and working-capital needs.

Use interest coverage first for near-term payment pressure
Interest coverage is the faster stress indicator when earnings are falling or interest costs are rising. It responds to both sides of the payment equation: a weaker numerator and a larger denominator. A company can have moderate leverage but little room to pay interest if margins are thin, earnings are highly cyclical or debt carries variable rates.

When coverage weakens, determine whether the change comes from lower EBIT or EBITDA, higher interest expense, a change in the calculation, or a one-time adjustment. Then test whether the decline is temporary or likely to persist through the next reporting period.
Read the two ratios together
| Debt-to-EBITDA | Interest coverage | What the combination suggests | Next checks |
|---|---|---|---|
| High | Strong | Substantial leverage, but a currently adequate interest cushion. | Debt maturities, refinancing rates, floating-rate exposure, cash conversion and downside EBITDA. |
| Moderate | Weak | Debt may look manageable, yet earnings or interest costs are eroding payment capacity. | Margin pressure, cyclicality, fixed charges, lease costs and the exact coverage definition. |
| High | Weak | The clearest combined warning: a large debt burden and little interest cushion. | Liquidity, covenant headroom, near-term maturities, asset-sale options and restructuring risk. |
| Improving | Improving | Credit risk may be declining, provided the improvement is durable. | Whether cash flow, rather than temporary EBITDA adjustments, drove the change. |
Look at both the current level and the direction over several quarters. A low ratio that is deteriorating rapidly can be more urgent than a higher ratio that is steadily falling through genuine debt repayment and recurring cash generation.
What counts as a “safe” ratio?
There is no universal safe Debt-to-EBITDA or interest-coverage cutoff. The SEC notes that desirable ratios vary by industry. Utilities, telecommunications, real estate, commodity producers, software companies and financial firms have different asset intensity, cash-flow stability, regulation and debt structures. Compare a company with its direct peers and its own history, not with a single market-wide rule.
Reference points, not buy-or-sell rules
- The Board of Governors of the Federal Reserve System’s 2022 Financial Stability Report used Debt-to-EBITDA ratios above 6 to define high leverage in the loan analysis cited there. That is a reference classification for that analysis, not a universal default threshold for every stock or industry.
- The Federal Reserve Bank of Boston reported in 2023 that an interest-coverage covenant threshold is typically about 3. Covenant definitions and testing periods differ, so a company’s reported ratio may not match the lender’s test.
- The Boston Fed also said firms may be deemed in distress when ICR falls below 4 in the context it examined. This should not be read as a universal distress line for all issuers.
In practice, a stable regulated business may support more debt than a volatile cyclical company, while a fast-growing company may have temporarily weak coverage because it is investing heavily. The relevant question is whether the ratio is appropriate for the business model and whether it remains resilient under a realistic downturn.
Do these 3 things before closing this tab:
1Scan for outdated or missing drivers - takes under a minute2Clear out junk files and repair common Windows errors3Fix the driver behind crashes, sound loss and screen glitchesA step-by-step way to use both ratios
- Write down the exact definitions. Record whether debt is gross or net, whether leases and preferred securities are included, which EBITDA version is used, and whether coverage uses EBIT, EBITDA or adjusted EBITDA. Note whether interest is gross, net, cash or covenant-defined.
- Recalculate the ratios from filings. Use a four-quarter rolling period where possible. Put the numerator and denominator on the same time basis. Do not combine a year-end debt balance with a single quarter of EBITDA.
- Build a multi-period trend. Calculate at least the latest quarter, the prior year and several intervening quarters. Separate changes caused by earnings, debt balances, cash, acquisitions, disposals and interest rates.
- Stress the earnings numerator. Model a plausible decline in revenue or margin and recalculate both ratios. Because EBITDA is in the denominator of Debt-to-EBITDA and the numerator of coverage, a downturn can worsen both at once.
- Stress the interest denominator. Identify floating-rate debt and upcoming repricing. Increase the interest expense assumption and observe how quickly coverage approaches covenant levels.
- Map maturities and liquidity. List principal due in the next 12, 24 and 36 months, cash balances, committed revolvers, restricted cash and expected free cash flow. A company can show acceptable annual ratios yet face a near-term refinancing wall.
- Read the covenants. Check definitions, permitted adjustments, springing tests, minimum coverage requirements, maximum leverage, secured-debt baskets and cure rights. Reported ratios may be more generous than covenant calculations.
- Check cash conversion. Compare EBITDA with operating cash flow, free cash flow and maintenance capital expenditure. Investigate large working-capital swings, capitalized costs and recurring “one-time” adjustments.
- Put the ratios in an equity context. Add valuation, growth expectations, dilution, governance, market liquidity and event risk. Decide whether the stock price already reflects the credit concern.

Company A: high leverage, comfortable current coverage
Assume total debt of $900 million, EBITDA of $180 million, EBIT of $130 million and interest expense of $30 million. Debt-to-EBITDA is 5.0 times ($900 million ÷ $180 million). EBIT interest coverage is 4.3 times ($130 million ÷ $30 million). Current earnings cover interest adequately in this simplified example, but the debt balance is large relative to earnings. A refinancing at materially higher rates or a fall in EBITDA could quickly reduce the cushion.
Company B: moderate leverage, weak coverage
Assume debt of $400 million, EBITDA of $160 million, EBIT of $70 million and interest expense of $30 million. Debt-to-EBITDA is 2.5 times, yet EBIT coverage is only 2.3 times. The balance-sheet leverage looks moderate, but depreciation, thin operating margins or a high cash-interest bill leave less room for error. This is the pattern that Debt-to-EBITDA alone can miss.
Company C: coverage falls while debt is unchanged
Suppose debt remains $500 million. EBITDA falls from $200 million to $125 million, EBIT falls from $170 million to $95 million and interest expense rises from $25 million to $35 million. Debt-to-EBITDA worsens from 2.5 times to 4.0 times. EBIT coverage drops from 6.8 times to 2.7 times. Debt did not increase, but weaker earnings and higher rates reduced payment capacity. This is why a flat debt balance does not imply stable credit risk.
Why interest coverage can fall without more debt
- Lower operating profit: falling prices, lost volume, wage inflation or weaker margins reduce EBIT or EBITDA.
- Higher interest rates: floating-rate borrowings, refinancing or hedges rolling off can increase interest expense on the same principal.
- Debt mix changes: a company may replace low-coupon notes with more expensive secured or variable-rate debt.
- Acquisition or restructuring financing: interest begins accruing before expected earnings synergies arrive.
- Definition changes: the company may stop excluding an expense, use EBIT instead of adjusted EBITDA, or change from net to gross interest.
- Seasonality: a single quarter can show weak coverage even when a full-year period remains adequate.
Read the reconciliation in the filing and compare the current calculation with prior periods on a consistent basis. A sudden ratio change caused by methodology is not the same as a deterioration in economics, although reduced transparency is itself a risk to comparability.
Accounting and comparability traps
Gross debt versus net debt
Two companies with identical borrowings can report different leverage if one subtracts cash. Decide whether that cash is unrestricted and genuinely available. Restricted cash, trapped overseas cash or a large seasonal working-capital requirement may not provide the same protection as immediately accessible cash.
Lease liabilities and other obligations
Operating leases, pension deficits, securitizations, supplier-finance programs and preferred securities can create fixed claims without appearing in a headline debt figure. Determine how management and lenders treat them before comparing ratios.

EBITDA versus adjusted EBITDA
Adjusted EBITDA may exclude restructuring, stock compensation, acquisition costs, litigation or other items. Exclusions can be reasonable, but repeated “one-time” charges reduce the amount of cash actually available for debt service. Reconcile adjusted EBITDA to GAAP operating results and show the effect of removing each adjustment.
EBIT versus EBITDA coverage
EBITDA coverage can look stronger because it adds back depreciation and amortization. In asset-heavy businesses, those costs may approximate the capital spending required to keep assets productive. EBIT coverage is more conservative for that reason, but the appropriate measure depends on the business and the purpose of the analysis. Never place an EBIT-based ratio beside an EBITDA-based ratio without labeling the difference.
Different interest definitions
Gross interest expense, net interest expense, cash interest and covenant interest can produce materially different results. Confirm whether commitment fees, amortization of debt issuance costs, capitalized interest and lease interest are included.
An SEC-filed issuer has stated that different interest-coverage calculations can limit comparability. Treat company-reported ratios as starting points, then rebuild them consistently across peers.
Independent reader supportYour contribution helps us test, update, and keep practical guides available for everyone. What to add beyond the ratios
Free cash flow and capital expenditure
EBITDA ignores taxes, capital expenditure and working capital. Compare operating cash flow with interest and principal payments, then subtract maintenance capital expenditure. A company with strong EBITDA but persistently negative free cash flow may need new borrowing to fund ordinary operations.

Covenant headroom
Calculate the distance between current leverage or coverage and the contractual limit under the lender’s definition. Include permitted EBITDA add-backs and cure provisions, but do not assume they will remain available in a severe downturn.
Rate and scenario sensitivity
Estimate the effect of a 100- or 200-basis-point increase on floating-rate debt, then model a revenue or margin decline. The objective is not to forecast precisely; it is to identify the conditions under which liquidity or covenants become binding.
Why these are not complete stock-risk measures
Debt-to-EBITDA and interest coverage are primarily credit and solvency indicators. They do not measure valuation, growth expectations, competitive disruption, governance, dilution, market liquidity, litigation, regulation or sudden event risk. Investor.gov explains that credit ratings estimate relative credit risk and do not apply to common-stock securities.
A stock can therefore be expensive despite healthy coverage if investors have already bid in optimistic growth. Conversely, a stock can look cheap while ratios are weak because the market anticipates restructuring, dilution or a permanent earnings decline. The equity question is not merely whether debt can be serviced; it is whether the future cash flows justify the price after accounting for the claims ahead of common shareholders.
A practical review checklist
- Have you written the exact formulas and named the numerator for coverage?
- Are debt, EBITDA and interest measured over matching periods?
- Did you distinguish gross from net debt and identify lease or other fixed obligations?
- Did you reconcile adjusted EBITDA to reported GAAP results?
- Did you compare both current levels and multi-quarter trends?
- Did you test a lower-earnings case and a higher-rate case?
- Did you list maturities, unrestricted cash, revolver availability and covenant headroom?
- Did you compare free cash flow and capital expenditure with interest and principal needs?
- Did you compare the company with appropriate industry peers rather than a universal cutoff?
- Did you separate credit risk from valuation, dilution, governance and other equity risks?
The most defensible conclusion usually combines a structural statement and a payment-capacity statement: for example, “leverage is moderate but coverage is weakening,” or “leverage is high while current coverage remains adequate.” That wording tells you what to investigate next without pretending that either ratio is a standalone stock verdict.
