Use a self-custody wallet when you want to control the private keys and accept full responsibility for security and recovery. Neither choice is universally safer. An exchange adds dependence on a company’s security, solvency, policies, and withdrawals; self-custody removes that counterparty but makes a lost key, stolen recovery phrase, damaged device, or bad transaction potentially irreversible.
The practical decision is whether you would rather manage a financial account with third-party custody or manage the cryptographic keys yourself. The U.S. Securities and Exchange Commission’s Dec. 12, 2025 investor bulletin frames it with two useful questions: “Are you comfortable setting up and maintaining your crypto wallets?” and “Do you want to have sole responsibility for your crypto assets?”

What you are actually choosing
An exchange or other custodial account
With third-party custody, the platform controls the private keys associated with the crypto credited to your account. You normally sign in with a username, password, and multifactor authentication rather than approving every transaction with your own key. The provider records your balance and processes purchases, sales, and withdrawals under its terms.
This can feel familiar because it resembles an online brokerage or bank login. The trade-off is reliance: you need the provider to secure its systems, remain solvent, follow its policies, and honor withdrawals when you request them. Exact ownership, segregation, withdrawal, and bankruptcy terms vary by provider and jurisdiction, so an account balance should not be treated as identical to coins held in a wallet whose keys you control.

A self-custody wallet
A wallet does not literally contain coins. It stores or helps you use the private keys and recovery information that authorize transactions recorded on a blockchain. A public key or address can receive assets; the corresponding private key authorizes spending. Whoever obtains the private key or recovery phrase can generally control the assets, so that information must remain secret.
In self-custody, you create or import the wallet and keep the keys. No exchange can reset a forgotten recovery phrase, reverse a transaction, or restore funds after you lose every valid backup. As Bitcoin.org puts it, “When you hold your own private keys, you control your bitcoin—but you are also responsible for keeping it secure.” Its guidance is Bitcoin-specific; other networks and wallet software can differ.
Exchange custody and self-custody compared
| Decision factor | Exchange or third-party custody | Self-custody wallet |
|---|---|---|
| Who controls keys? | The provider controls custody; you rely on it to safeguard assets and process withdrawals. Legal and operational terms differ. | You control the private keys and must protect them. |
| Everyday access | Account login is usually familiar and convenient for trading. Features differ by provider. | You set up and maintain wallet software or hardware and approve transactions yourself. |
| Recovery | Recovery depends on the provider’s identity checks, account process, and terms. | A lost key or recovery phrase can permanently eliminate access. |
| Primary risk | Provider hacking, insolvency, frozen withdrawals, policy changes, phishing, or account takeover. | Phishing, malware, device loss, incorrect backups, theft of the phrase, and irreversible user mistakes. |
| Fees | Potential asset-based, trading, transaction, transfer, withdrawal, setup, or account-closing fees; amounts depend on the custodian. | Blockchain network fees and possible wallet or hardware costs; fees depend on the asset, network, wallet, and transaction. |
| Insurance | Do not assume a crypto balance is protected like an insured bank deposit. | It is not a deposit account and has no deposit insurance; you directly bear key-management risk. |
| Storage choices | A custodian may use hot or cold storage on your behalf. | You can use a software wallet, hardware wallet, or offline arrangement, each requiring your own backup plan. |
Why people choose an exchange
Convenience for buying and trading
An exchange can be the simpler starting point if you are making regular purchases, converting between assets, or need an account interface rather than wallet addresses and blockchain confirmations. Keeping trading capital on the platform avoids moving funds for every order, although it leaves those funds under the platform’s custody.
Account-based recovery
If you lose a password, a custodian may offer an account-recovery process. That is not a guarantee of access: the process can require identity checks, may be delayed, and can be unavailable during an outage, investigation, policy change, or insolvency. Read the actual recovery and withdrawal terms before depositing meaningful value.
The counterparty trade-off
Custody concentrates operational responsibility in the provider. A security breach, internal failure, bankruptcy, legal order, or liquidity problem can affect withdrawals even if your password is secure. The SEC advises researching a custodian, asking what fees it charges, using a strong password and multifactor authentication, and watching for phishing.

Why people choose self-custody
Direct control and portability
With the recovery phrase or private keys, you can generally restore a compatible wallet on another device or use another interface without asking an exchange to release the assets. This reduces dependence on one company’s account system, but portability works only if you preserve the correct backup and use software compatible with the relevant asset and derivation format.
Software, hardware, hot, and cold wallets
A software wallet runs on a phone or computer and is typically online when used, making it convenient but exposed to device compromise. A hardware wallet keeps key operations in a dedicated device and is often used for offline or less-connected storage. Offline storage can reduce some online attack paths; it does not protect against a stolen recovery phrase, a fake device, a malicious transaction approval, or a lost backup.

Pick the symptom - the matching free tool is one click away.
Hardware wallets are an option, not a requirement. Before buying one, verify that it supports your assets, has current security updates, provides a recovery procedure you understand, and can be obtained through a trustworthy channel. Losing the device is survivable only if you have a correct recovery backup. A device that is difficult to use can also increase the chance of an address or transaction error.
Multisignature arrangements
Multisignature wallets require more than one key to authorize a transaction. They can reduce the impact of losing one key or having one device compromised, but they add setup, coordination, and recovery complexity. Every signer needs a documented backup and a tested restoration process. Multisignature is a risk-management design, not a substitute for understanding the wallet and verifying transactions.
Use the SEC questions to make the decision
Ask yourself these questions before moving assets:
- “Are you comfortable setting up and maintaining your crypto wallets?” If creating backups, checking addresses, updating software, and rehearsing recovery sounds unrealistic, a custodial account may be operationally safer for a modest amount.
- “Do you want to have sole responsibility for your crypto assets?” Self-custody means no help desk can override a mistake and no provider can restore a completely lost phrase.
- “What type of crypto wallet do you want to use?” Decide whether a phone or desktop wallet, hardware device, or a more complex multisignature setup matches your technical ability and the amount at risk.
- “What account fees does the custodian charge?” Compare trading, spread, withdrawal, transfer, inactivity, and closing charges in the current terms rather than relying on a headline fee.
Your answer can be mixed. Some people keep a small trading balance with a custodian and move long-term holdings to self-custody. That split limits the amount exposed to either a provider failure or a personal key-management mistake, but it requires tracking two security systems and understanding the transfer fees and tax records that may result.

How to use an exchange more safely
- Research the legal entity and terms. Confirm which company holds the assets, where it operates, how withdrawals work, what events can pause them, and whether customer assets are segregated. Protections differ by country and product.
- Secure the account before funding it. Use a unique, long password and enable the strongest available multifactor method. Protect the email account and phone number used for recovery as carefully as the exchange login.
- Verify communications independently. Do not click unsolicited links or give a supposed support agent your password, private key, or recovery phrase. Open the service through a known app or manually entered address and check notices there.
- Understand every fee and limit. Check deposit, trading, spread, withdrawal, network, minimum, and account-closing fees. Review daily limits, supported networks, and whether a withdrawal is delayed for security checks.
- Keep only the amount that needs exchange access. A trading balance and a long-term reserve have different custody needs. If you withdraw to your own wallet, send a small test amount first and confirm the destination network.
- Monitor activity. Turn on login and withdrawal alerts, review devices and sessions, and investigate an unexpected password reset, address change, or withdrawal immediately through official support channels.
How to set up self-custody without creating an avoidable disaster
- Choose compatible, maintained software or hardware. Obtain it from the developer or an authorized source, verify the official download or packaging, and update it before receiving funds.
- Create the wallet in a private environment. Let the wallet generate the recovery phrase. Never photograph it, store it in cloud notes, paste it into a website, or type it into a message.
- Write down the phrase accurately. Record every word and its order on a durable medium. Keep at least one secure backup in a separate location; multiple secure locations can protect against fire, flood, or theft, but each additional copy increases the number of places that must be protected.
- Test restoration before adding substantial value. Follow the wallet’s documented recovery process on a separate device or after confirming how a test wallet restores. A backup you have never verified may contain a transcription error.
- Protect the devices and environment. Use screen locks, operating-system updates, reputable security software, and a clean device. Never enter the phrase because a pop-up, email, chat message, or caller demands it.
- Receive a small test transfer. Confirm the address on the wallet and, for hardware devices, on the device screen. Wait for the expected blockchain confirmation before sending more.
- Verify every outgoing transaction. Check the address, network, amount, and destination tag or memo where applicable. Crypto transfers, including Bitcoin transactions, generally have no universal undo button.
Never share a private key or recovery phrase. The SEC’s plain instruction is: “Never share your private keys, or seed phrases.” Anyone who obtains the phrase can often restore the wallet. A legitimate wallet provider or support team should not ask for it.

If your exchange account is compromised
Use the provider’s official emergency process, change the password from a clean device, revoke unknown sessions and API keys, secure the email account, and report unauthorized withdrawals promptly. The outcome depends on the provider’s controls and terms; do not assume a transaction can be reversed.
If your self-custody device is lost
A lost device does not necessarily mean lost assets if the recovery phrase is intact and secret. Restore the wallet using compatible software or hardware, then consider moving funds to a newly generated wallet if you suspect the old device or phrase was exposed. If the phrase is lost, a damaged device alone cannot be overcome by customer support.
If the phrase may have been exposed
Treat the wallet as compromised. Create a new wallet with a new phrase on a trusted device, verify the new backup, and transfer assets while the old wallet remains accessible. Do not wait for a thief to move funds; blockchain transfers may settle quickly and cannot generally be recalled.
If a transaction is sent to the wrong address
Contact the recipient only through a channel you independently verify. A network, exchange, or wallet developer usually cannot retrieve funds sent to an address you do not control. Sending a second transaction rarely fixes the first one and may increase the loss.

Insurance, regulation, and jurisdiction
U.S. FDIC insurance protects qualifying deposits at insured banks; it does not protect against the default, insolvency, or bankruptcy of non-bank crypto custodians, exchanges, brokers, or wallet providers. An exchange balance therefore must not be described as FDIC-insured simply because dollars may be moved through a bank or payment service. Other countries have different regimes, and a protection that applies to one product may not apply to another.
Self-custody is also not a deposit account and does not create an insurance claim if a key is lost or stolen. The SEC’s Dec. 12, 2025 bulletin is investor education from its Office of Investor Education and Assistance. It states that the bulletin reflects staff views, is not a rule, regulation, or Commission statement, and creates no new legal obligations. Use it as risk guidance, then check the current law and terms where you live.
Fees and practical costs
Custodial costs can include commissions, spreads, asset-based charges, deposit or withdrawal fees, network pass-through fees, transfer fees, inactivity charges, and account-closing fees. A low trading commission may be offset by a wide spread or expensive withdrawal. Read the fee schedule for the exact asset, payment method, and country.
Self-custody does not make transfers free. Blockchains charge network fees that can vary with congestion and transaction size. Some wallets charge an additional service fee; hardware wallets have an upfront purchase cost. Moving assets between an exchange and a wallet can create a withdrawal fee and may require selecting the correct network. Keep records of fees and transfers for your tax reporting obligations.

| Your situation | More defensible starting point | What to watch |
|---|---|---|
| You are learning, making small purchases, and want a familiar interface. | A carefully researched custodial account may be simpler. | Secure the login, understand withdrawal rules, and avoid assuming deposit insurance. |
| You trade frequently and need rapid account-based execution. | Custody at a provider can be operationally convenient. | Keep only trading capital there and plan for outages or frozen withdrawals. |
| You hold for the long term and want direct control. | Self-custody may better match that goal. | Document and test recovery before transferring meaningful value. |
| You cannot safely store a recovery phrase or maintain software. | Self-custody may expose you to unacceptable operational risk. | Do not adopt it merely because it sounds more secure; evaluate a regulated custodian and its terms. |
| You need shared control among people or organizations. | A multisignature design may be appropriate. | Plan signer replacement, backups, governance, and recovery before funding it. |
Red flags that apply to either choice
- Anyone asking for your private key, seed phrase, password, or one-time authentication code.
- A promise of guaranteed returns, guaranteed withdrawals, or “recovery” after you pay an additional fee.
- Pressure to bypass a test transfer, ignore an unfamiliar network, or act immediately.
- Wallet software or hardware obtained from an unofficial source or altered package.
- Support contact reached through a social-media message rather than the provider’s verified channel.
- A balance shown on a screen without clear information about withdrawal rights, fees, and the legal entity holding custody.
A practical decision checklist
- Identify whether you need trading convenience, long-term control, or both.
- Decide who should be able to recover access: a provider, you alone, or multiple trusted signers.
- Price the actual fees for buying, transferring, storing, and eventually closing the position.
- Write a recovery plan before depositing or transferring money.
- Verify the current provider terms, legal protections, supported networks, and wallet documentation for your country and assets.
- Start with an amount you can afford to lose while you test the complete deposit, withdrawal, backup, and recovery process.
Bottom line
An exchange prioritizes convenience and account recovery but leaves you dependent on a third party. Self-custody prioritizes control and portability but makes key security, backups, and transaction verification your responsibility. Choose the arrangement whose failure mode you can realistically manage, and revisit the choice whenever your holdings, technical ability, jurisdiction, or need for trading changes.
