Crypto Arbitrage Risks: How to Identify, Control, and Respond to Them

Crypto arbitrage is not risk-free money. Buying an asset where it appears cheaper and selling it where it appears more expensive only works when both prices are executable for your size, the trades complete before the gap closes, and all trading, network, transfer, financing, custody, and tax costs leave a positive net result. A single filled leg, a withdrawal pause, a thin liquidity pool, or an on-chain transaction reordered by another participant can turn an apparent spread into a loss.

This guide explains the principal risks across centralized exchanges (CEXs), decentralized exchanges (DEXs), and CEX-to-DEX routes, then gives practical controls for sizing, execution, custody, failed legs, and recordkeeping. The controls reduce exposure; they cannot guarantee a fill, a completed transfer, or a profit.

What crypto arbitrage is—and why the visible spread can mislead you

Arbitrage attempts to capture a price difference for the same or economically equivalent crypto asset. A trader may buy on one CEX and sell on another, trade between a CEX and a DEX, or use two DEXs. In its 1 July 2025 report, the European Securities and Markets Authority (ESMA) defines “arbitrage MEV” as taking advantage of price discrepancies across exchanges, including DEXs alone or a mix of DEXs and CEXs.

The number shown on a screen is usually a quote, not a guaranteed profit. The relevant figure is the net executable edge at the size you intend to trade:

  • Estimate the actual purchase price for the full buy order and the actual sale price for the full sell order.
  • Subtract trading fees, bid–ask spread, expected slippage, gas or other network charges, withdrawal and deposit costs, and any financing or borrowing expense.
  • Account for the time and conditions needed to settle or transfer the asset.

If the result is not positive after those deductions, the gross gap is not an arbitrage opportunity. Even a positive estimate can disappear while orders are being submitted or while a transfer waits for confirmation.

Price, liquidity, and execution risks

The spread can vanish before both legs fill

Crypto markets reprice continuously. A trader who buys the cheaper asset first may find that the higher-priced market has moved down before the sell order executes. If the sell leg fails, the position is no longer hedged: you own an asset whose price can fall. If the sell fills first and the buy fails, you may be temporarily short or otherwise exposed to a rising price, depending on the instruments used.

Use a pre-defined response for every partial-fill state. That might mean cancelling the unfilled remainder, immediately reducing the open exposure, or waiting only within a strict time limit. The appropriate choice depends on your instruments and jurisdiction; the essential point is to decide before a fast market forces an improvised decision.

Displayed liquidity may not support your size

An order book’s best offer or a DEX pool’s quoted rate may apply to only a small quantity. Larger orders consume successive order-book levels or move the pool’s reserves, producing a worse average price. ESMA’s analysis states that lower liquidity creates more slippage and higher user costs, and that DEX slippage depends in part on trade size relative to pool liquidity.

Check depth on both venues at your intended size rather than comparing only the top quote. Recalculate the edge if you split an order, because each slice may execute at a different price. Conservative sizing is a risk control, not proof that execution will succeed.

Use limits, but understand what they do not cover

Where a venue supports them, price limits, maximum-slippage settings, and minimum-output parameters can reject an execution outside your tolerance. They do not guarantee that a transaction will be included, that an order will fill, or that the other leg will remain available. A limit can therefore prevent an unacceptable fill while still leaving you with an unfilled or one-sided position.

Costs that erase an apparent profit

Calculate costs for the complete route, not just the two trading commissions. Relevant items can include:

  • maker or taker fees and any spread paid on each venue;
  • price impact and slippage on each order or swap;
  • gas, priority, or other network fees for on-chain transactions;
  • deposit and withdrawal charges, minimums, and network-specific conditions;
  • borrowing, margin, or other financing costs used to keep inventory on venues; and
  • the cost of capital held idle while waiting for settlement.

SEC staff materials reviewed on 14 April 2026 list parameters such as slippage, gas fees, priority fees, and transaction time in the limited context of certain interfaces used to prepare transactions in crypto-asset securities. That statement does not establish a universal fee schedule or legal conclusion for all crypto trading. Fees and supported networks change, so verify the current conditions at the moment of execution.

DEX transaction ordering and MEV

On a public blockchain, a pending transaction can be observed before it is confirmed. Block producers or other actors may select and order transactions to extract value, a practice broadly called maximal extractable value (MEV). ESMA describes front-running and sandwich strategies in which another transaction is placed before and after yours, worsening your execution. Arbitrage itself can also be an MEV activity when it captures on-chain price differences.

A sandwich can make the asset more expensive immediately before your swap and sell it back after your trade, leaving you with fewer tokens than the quoted amount. Front-running can move the market so that a transaction that looked profitable becomes marginal or unprofitable. The exposure varies with the chain, protocol, liquidity, and transaction path.

Set a slippage tolerance that reflects the minimum execution you can accept and understand the gas and confirmation settings used by the route. A tighter bound may cause more failed transactions; a wider bound accepts more price deterioration. Neither setting prevents all reordering, guarantees inclusion, or removes the cost of a failed on-chain attempt.

Venue, counterparty, and custody risks

Keeping inventory on multiple venues

Fast arbitrage often requires pre-positioning assets and cash on more than one venue. That reduces transfer delay but increases the amount exposed to each venue’s custody, operational, and counterparty arrangements. An exchange outage, account restriction, withdrawal pause, or insolvency event can strand one leg and prevent you from unwinding it.

FINMA’s guidance published 12 January 2026 highlights risks in safeguarding crypto-assets and the need for appropriate expertise and robust technical infrastructure. Treat every venue as a separate concentration risk. Hold only the balance needed for planned operations, review withdrawal procedures and account controls, and keep contingency liquidity somewhere that can be accessed if one venue is unavailable.

Transfers can fail or arrive late

Sending an asset to the wrong address, choosing an unsupported network, or relying on an unconfirmed transfer can produce a loss or a long delay. Before moving material size, verify the destination address and network and perform a small test transfer. Record the transaction identifier and confirm that the receiving venue credits the expected asset.

A hardware wallet can be useful for a longer-term reserve held outside active trading balances, but it is not insurance against exchange failure, smart-contract exploits, market losses, or a mistake in your own transaction. Assets left on an exchange remain subject to that exchange’s risks, while assets in self-custody add key-management and transaction risks.

Smart-contract, protocol, and pool risks

A DEX swap depends on protocol code, the selected routing contracts, and available pool liquidity. A software bug, exploit, oracle problem, governance action, chain disruption, or sudden liquidity withdrawal can interrupt a trade or expose funds. A pool can become too shallow for the size that looked executable minutes earlier.

Do not confuse swapping against a pool with providing liquidity to it. A trader who deposits two assets as a liquidity provider faces impermanent loss: the deposited reserves can be worth less than simply holding those assets outside the pool when their relative prices change. ESMA’s 11 October 2023 analysis cited historical research covering Uniswap v3 pools that represented 43% of the protocol’s total value locked in 2021; in certain selected pools, 70–75% of users reportedly lost more through impermanent loss than they earned in trading fees. Those figures describe historical liquidity-provider outcomes, not arbitrage-trader results, and should not be used to estimate arbitrage losses.

How CEX and DEX routes differ

Neither venue type is universally safer or more profitable. The risk profile depends on the specific asset, route, liquidity, controls, and operating conditions.

Risk dimension CEX execution DEX execution
Custody model Assets are held under the venue’s custody arrangements while deposited. You generally control a wallet, but authorize smart contracts and remain responsible for keys and transaction details.
Liquidity and price impact Depends on order-book depth and the venue’s matching engine. Depends on pool reserves, routing, and trade size relative to liquidity.
Costs Trading, spread, transfer, and withdrawal costs can apply. Swap impact plus gas, priority, and any routing or transfer costs can apply.
Settlement dependence Withdrawals, deposits, account reviews, and venue uptime can delay completion. Block inclusion, confirmations, network congestion, and protocol availability can delay completion.
Transaction ordering Internal matching rules determine order; public mempool reordering is not the same exposure. Pending transactions may be observed and reordered, creating front-running or sandwich exposure.
Contingency controls Order types, cancellation rules, and account-level limits vary by venue. Slippage and minimum-output settings can bound a swap but cannot ensure inclusion or a second leg.

A practical risk-management process

1. Define the trade before you submit it

  1. Write down the asset, both venues, intended size, order types, route, and maximum time allowed between legs.
  2. Capture executable bid and ask prices at that size, not only headline prices.
  3. Subtract every expected fee and cost, including network, transfer, and financing charges.
  4. Set the minimum net edge that compensates you for execution and operational risk. If the calculation depends on an unverified fee or a price you cannot actually access, do not treat it as confirmed.

2. Stress-test size and slippage

Run the calculation at a smaller and a larger size. Review order-book levels or pool depth and model a less favorable fill. Use conservative price and slippage limits. If the edge disappears under a modest deterioration, the trade is dependent on perfect execution and deserves either a smaller size or no trade.

3. Prepare for one-sided outcomes

Document what you will do if one order partially fills, a transaction reverts, a venue pauses withdrawals, or the network becomes congested. Include a maximum time to wait, the instrument or order you will use to reduce exposure, and the liquidity reserved for that response. A contingency plan is useful only if it can be executed with the balances and permissions you actually have.

4. Limit operational concentration

  • Keep venue balances to operational needs rather than your entire portfolio.
  • Review security settings, withdrawal allowlists, address verification, and recovery procedures.
  • Test each address and network with a small transfer before sending a material amount.
  • Maintain a reserve that is not dependent on the venue or chain currently used for the arbitrage.

5. Verify on-chain conditions

Before signing, check the selected network, contract address, gas estimate, priority setting, confirmation requirements, slippage tolerance, and minimum received amount. Confirm that the route is the one you intended. After submission, monitor inclusion and final settlement rather than assuming that broadcasting means completion.

6. Keep an auditable record

Save timestamps, quoted prices, order and transaction identifiers, fills, fees, transfers, deposits, withdrawals, and resulting balances. Separate realized trading results from transfer costs and financing costs. Rules for reporting gains, losses, and fees depend on your jurisdiction, asset, venue, and activity; use your records when obtaining advice from a qualified tax or legal professional.

Legal and regulatory uncertainty

There is no universal legal or tax treatment for crypto arbitrage. Requirements can differ by country, state or province, asset classification, venue, trading frequency, and whether borrowing or derivatives are involved. The Federal Reserve’s material on payment, clearing, settlement, and recording systems provides a general framework for credit, liquidity, operational, and legal risk, but it is not crypto-specific guidance. Obtain current official guidance for your location instead of assuming that a rule applying to one token or venue applies to another.

What the available evidence can—and cannot—tell you

Regulatory analyses document mechanisms such as slippage, transaction ordering, custody exposure, and liquidity risk, but they do not provide a universal probability of loss for individual arbitrage traders. No directly applicable published statistic establishes how often crypto arbitrage traders lose or the typical size of those losses. Historical percentages for liquidity providers cannot fill that gap.

Accordingly, treat every projected return as conditional on your own executable prices, costs, timing, and controls. Recheck assumptions whenever liquidity, venue status, network conditions, fee schedules, or applicable rules change.
