If a bank will not lend enough to buy or refinance a commercial property, the gap can be filled with mezzanine debt, preferred equity, seller financing, additional common equity, a joint venture, or—occasionally—a ground lease. The least expensive-looking option is not automatically the safest: mezzanine debt can put the ownership interests at risk, preferred equity can transfer control without a mortgage foreclosure, and seller financing makes the seller your creditor while leaving underwriting, documentation, and compliance obligations in place.

Start with the capital stack, the amount of cash the property can reliably distribute, and the likely refinance or sale exit. Compare each proposal on its all-in cost, payment priority, collateral, control rights, maturity, covenants, intercreditor terms, and default remedies rather than on the stated interest rate alone.

How commercial-property financing alternatives fit into the capital stack

Commercial real estate is financed in layers. Senior mortgage debt is paid first from property cash flow and generally has the first lien on the real estate. A subordinate layer can then provide additional proceeds, followed by common equity that absorbs the first losses but keeps the residual upside.

Layer Typical position and security What the sponsor trades away
Senior mortgage First-priority property lien; paid before every junior claim Mandatory debt service, covenants, reporting, and foreclosure risk
Mezzanine debt Below the senior mortgage; commonly secured by a pledge of ownership interests rather than a property lien Higher-priority payments than equity, fees, covenants, and the risk of losing control of the ownership entity
Preferred equity Equity investment with a preferred return and negotiated control rights; generally no direct lien on the real estate Priority distributions, possible dilution or removal rights, and reduced control over major decisions
Common equity or joint venture Last in payment priority; receives residual cash flow and appreciation Ownership, governance rights, and a share of upside
Ground lease Long-term leasehold interest in land instead of purchasing the land outright Lease payments, renewal and rent-reset risk, and lender-consent requirements

JPMorganChase’s capital-stack explanation places senior debt at the bottom of the risk stack, mezzanine financing in the middle, and preferred equity above debt obligations but ahead of common-equity economics. The exact priority still depends on the contracts: a preferred investor’s rights come from the operating agreement, while a mezzanine lender’s remedies are constrained by the senior lender’s intercreditor agreement.

CAIA’s 2025 Level I curriculum lists mezzanine debt, preferred equity, common equity, and ground leases as private-market real-estate financing alternatives. That is an educational comparison framework, not a recommendation for a particular transaction.

Mezzanine debt: a loan secured by the ownership pledge

What it is

Mezzanine debt usually fills the difference between the senior lender’s maximum advance and the sponsor’s available common equity. The mezzanine lender typically lends to the property-owning entity or a holding company and takes a pledge of the borrower’s direct or indirect equity interests.

Fannie Mae defines mezzanine debt as “Subordinate debt financing provided to a direct or indirect owner of a Borrower that is secured by a pledge of the direct or indirect equity interest in the Borrower held by the owner, and not by a Lien on the Property.” See the Fannie Mae Multifamily Guide definition. That distinction matters: the lender may be able to take the pledged interests and replace the owner without first foreclosing a second lien on the building.

How payments and returns work

Mezzanine debt has a contractual repayment obligation. The package may include a current-pay coupon, payment-in-kind (PIK) interest that is added to principal, an origination fee, an exit fee, minimum-interest protection, reserves, or a required cash-management account. A headline coupon that omits those items is not an all-in cost.

Because the senior mortgage is paid first, the mezzanine lender prices and structures for the risk that property cash flow will be insufficient after senior debt service. Model the combined obligations under lower occupancy, rent loss, higher operating expenses, a higher floating rate, and a delayed sale or refinance. Test debt-service coverage, loan-to-value, debt yield, and the amount of proceeds a replacement lender would actually advance.

Control and enforcement risk

The equity pledge is the central risk for the sponsor. A 2024 annual report filed with the SEC explains that, subject to the senior lender’s terms, mezzanine lenders may have rights to cure defaults under senior loans, purchase senior loans, foreclose on pledged equity, and become the direct or indirect owner of the property. Read the intercreditor agreement to see when those rights become available and how long a standstill lasts.

  • Identify whether the lender can cure a senior default and charge the cost to the mezzanine loan.
  • Check whether it can purchase the senior mortgage and enforce it through the senior lender’s remedies.
  • Confirm notice periods, cure periods, standstill periods, and any restrictions on a transfer of pledged interests.
  • Review personal, bad-act, completion, or carry guarantees and the conditions that turn a limited guarantee into full recourse.
  • Check restrictions on distributions, additional debt, leases, capital expenditures, property sales, and refinancing.

When mezzanine debt can fit

It can be appropriate when the property has dependable cash flow, the senior lender accepts the structure, and the sponsor has a credible plan to repay the junior layer through operations, a sale, or a refinance. It is a poor fit when the projected exit depends on a sharp valuation increase, a lower future interest rate, or occupancy assumptions that have not been demonstrated.

Preferred equity: equity with a priority return

Legal and economic structure

Preferred equity is an investment in the property owner or a holding company, not a second mortgage. The investor receives distributions before common equity and may receive a fixed or floating preferred return. If cash flow is inadequate, the unpaid amount may accrue until a later period.

The SEC-filed 2024 annual report cited above describes preferred equity as not secured by the underlying real estate. Its protection comes from the governing operating agreement and negotiated rights, rather than a direct property lien. JPMorganChase describes preferred-equity investors as sharing ownership and receiving returns after property debt obligations are covered.

Rights that can change control

Avoid treating “equity” as synonymous with “passive.” Documents may give the preferred investor approval rights over budgets, leases, new debt, transfers, or a sale. Specified defaults can trigger the right to remove the manager, take over major decisions, force a sale, or exercise a change-of-control remedy. These provisions can be economically similar to a lender’s enforcement right even though they are not mortgage foreclosure rights.

Terms to review in the operating agreement

  • Return: Is it cumulative, compounding, participating in residual profits, or redeemable at a stated amount?
  • Accrual: Does an unpaid return increase the amount owed, and does it itself earn a return?
  • Waterfall: In what order are operating cash, refinancing proceeds, sale proceeds, and reserves distributed?
  • Control triggers: What financial, reporting, covenant, or missed-payment events transfer approval or management rights?
  • Cure and capital calls: Who can fund a shortfall, on what terms, and can a failure to contribute dilute the common owner?
  • Transfer and tax provisions: Are transfers restricted, and how are taxable income, losses, and withholding obligations allocated?

Preferred equity may avoid a second mortgage lien and scheduled debt service, but that benefit is exchanged for priority economics and potential loss of control. Compare the value of the retained common-equity upside with the investor’s redemption, participation, and control rights.

Seller financing: the seller becomes the creditor

Why sellers and buyers use it

In seller financing, the seller accepts a note instead of receiving all sale proceeds at closing. It can bridge a bank proceeds shortfall, support a price that senior underwriting will not fully fund, or let a seller receive interest and principal over time. It does not eliminate credit analysis: the seller must assess the buyer, the property, the senior loan, and the exit.

Terms that must be negotiated

Term Questions to answer before signing
Security Will the seller receive a purchase-money mortgage or deed of trust, a pledge of equity, a guaranty, or another form of collateral? What lien position will it have?
Payment schedule Is there an interest-only period, amortization, a balloon maturity, or a principal schedule tied to operating cash flow?
Rate Is it fixed or floating? If it resets, what index, margin, floor, cap, and reset dates apply?
Reserves and covenants Are taxes, insurance, repairs, tenant improvements, leasing commissions, or replacement reserves required?
Guarantees Are there personal, completion, carry, or bad-act guarantees, and when do they burn off?
Default remedies What are the notice and cure periods, late charges, acceleration rights, foreclosure process, and standstill obligations to the senior lender?

Federal and state compliance

The Consumer Financial Protection Bureau’s Regulation Z interpretation provides a specific federal safe-harbor example for certain dwelling-secured seller-financed transactions. A natural person, estate, or trust may qualify when the seller finances no more than one property in any 12-month period, did not build the residence in the ordinary course of business, the schedule does not negatively amortize, and the rate is fixed or adjusts only after five or more years within reasonable annual and lifetime limits. The conditions appear in the CFPB regulation.

That safe harbor concerns dwelling-secured transactions; it should not be assumed to govern a commercial property. Counsel should check the applicable federal and state rules on licensing, usury, disclosures, securities, taxes, recording, and the interaction with the senior loan. Treat the arrangement as a documented credit product, not an informal installment sale.

Other ways to fill the gap

Additional common equity or a joint venture

New common equity reduces mandatory debt service and avoids a junior loan lien, but it absorbs dilution and gives the incoming investor governance and residual-profit rights. A joint-venture agreement should specify voting, major decisions, promote calculations, capital calls, deadlock procedures, transfer rights, and what happens if the property needs more money in a downturn.

Ground lease

A ground lease can reduce the upfront capital needed to acquire land while the operator owns or finances the improvements. The trade-off is a long-term rent obligation, renewal uncertainty, rent-reset exposure, and the need for a lease that mortgage lenders will accept. Confirm the term, extension options, assignment rights, lender notice and cure rights, and treatment of improvements at expiration.

Comparison: which alternative is most suitable?

Question Mezzanine debt Preferred equity Seller financing Common equity or joint venture Ground lease
Is it debt or equity? Debt Equity Debt Equity Leasehold arrangement
Primary protection Pledge of ownership interests Operating-agreement rights and priority distributions Negotiated collateral and note remedies Ownership and governance rights Lease contract and lender protections
Payment priority After senior debt, before equity After property debt, before common equity Depends on lien position and intercreditor terms After debt and preferred claims Rent is an operating obligation under the lease
Can control change after default? Yes, through enforcement of the pledged interests, subject to senior terms Yes, if the agreement grants removal, takeover, or sale rights Yes, through negotiated default remedies Yes, through governance and capital-call provisions Lease or lender-consent defaults can threaten the financing
Main sponsor trade-off High-priority payments and ownership-enforcement risk Priority return and possible control dilution Balloon, rate, and seller-credit risk Dilution and shared upside Lease payments and renewal risk

There is no universal “cheapest” alternative. A lower cash coupon can conceal PIK accrual, fees, a participation in sale proceeds, or a costly control provision. Compare the net present cost, expected ownership retained, downside loss, and probability of a forced sale or failed refinance.

A step-by-step process for choosing the structure

  1. Define the gap. Calculate the purchase price or refinance payoff, closing costs, reserves, required equity, senior-loan proceeds, and the exact amount still unfunded.
  2. Set operating constraints. Establish minimum debt-service coverage, maximum loan-to-value, debt-yield targets, reserve requirements, and the amount of cash the sponsor can contribute if performance weakens.
  3. Ask the senior lender first. Obtain written consent requirements for mezzanine debt, preferred equity, seller financing, equity transfers, ground leases, additional liens, and changes in control.
  4. Build a comparable term sheet. For every proposal, list current-pay interest or preferred return, PIK or accrual, origination and exit fees, minimum interest, participation, reserves, guarantees, maturity, extension options, and prepayment terms.
  5. Map enforcement rights. Read the intercreditor agreement, pledge agreement, operating agreement, note, mortgage or deed of trust, and guaranties together. Identify who can cure, purchase, foreclose, remove management, force a sale, or block a refinance.
  6. Underwrite the exit before closing. Name the likely takeout lender or sale buyer, required future DSCR and LTV, interest-rate exposure, lease-up assumptions, cap-rate sensitivity, extension fees, and reserves. A structure that works only if rates fall or value rises is not a base case.
  7. Run downside cases. Stress occupancy, rent, expenses, cap rate, interest rate, construction or leasing delays, and refinance proceeds separately and in combination. Record when cash flow turns negative and which party funds the shortfall.
  8. Obtain specialist review. Use commercial-real-estate counsel and tax advisers to review lien priority, securities and usury issues, seller-financing rules, transfer taxes, withholding, accounting treatment, and state recording requirements.

Intercreditor and documentation issues that often decide the outcome

Two transactions with the same leverage and stated rate can have very different risk because their documents allocate control differently. A senior lender may require a standstill before a mezzanine lender can enforce, limits on transfers of pledged interests, notice and cure rights, and consent to any preferred-equity investor or seller note. Obtain those consents before relying on the capital source.

For mezzanine debt, focus on the pledge, UCC filings, permitted transfers, cure and purchase rights, cash management, and the intercreditor agreement. For preferred equity, focus on the operating agreement’s waterfall, redemption amount, cumulative return, participation, removal rights, major-decision vetoes, and capital-call mechanics. For seller financing, align the note, security instrument, purchase agreement, senior loan, escrow instructions, and tax reporting so that a default under one document does not create an unintended breach elsewhere.

Market conditions and refinance risk

J.P. Morgan Asset Management’s 2024 Global Alternatives Outlook: Real Estate Mezzanine Debt Outlook, published January 16, 2024, observed that challenged capital markets and harder-to-secure debt and equity were pushing owners toward additional financing sources. The authors wrote: “The combination of healthy property cash flows, elevated coupons and lender-favorable terms has the risk/return profile of new mezzanine loans as attractive as they have been in a decade or more.” That is a dated institutional opinion for professional and qualified investors, not a current price, availability guarantee, or forecast for every property.

The Office of the Comptroller of the Currency treats acquisition, development, construction, and income-producing real estate as commercial-real-estate lending activities and highlights refinance risk and prudent risk management as supervisory concerns. Its commercial real-estate guidance is a useful reminder that a loan can perform operationally yet fail at maturity if the next lender will not accept the valuation, leverage, tenancy, or debt-service coverage.

Practical decision rules

  • Choose mezzanine debt when the sponsor can support contractual payments, the senior lender approves the intercreditor package, and preserving common-equity upside is worth the risk of an ownership-pledge enforcement.
  • Choose preferred equity when avoiding a second mortgage lien is important and the sponsor can accept priority economics, detailed governance rights, and possible control transfer after defined defaults.
  • Choose seller financing when the seller is willing to underwrite the buyer and property, the payment schedule matches the expected exit, and counsel confirms the federal and state rules for the specific asset and parties.
  • Choose more common equity or a joint venture when cash flow is too volatile for another mandatory payment and the sponsor values survival and flexibility more than retaining all upside.
  • Consider a ground lease when land cost is the principal capital burden and the lease term, resets, lender protections, and renewal economics are financeable.

The final choice should survive a refinance that never arrives on the hoped-for terms. If the downside case requires an emergency equity contribution, identify who is obligated to fund it and what control or dilution follows. That answer is often more important than the initial gap percentage.
