Can You Use a Personal Loan Instead of a Small Mortgage to Buy a Home?

Possibly, but the answer depends on how you plan to use the money. A personal loan could theoretically fund an outright home purchase if that loan agreement permits the purpose, the lender approves a large enough amount, and the seller accepts the funds. Using a personal loan as the down payment, closing money, or reserves for a separate mortgage is a different transaction. For loans delivered under Fannie Mae guidance, unsecured personal-loan proceeds are not an acceptable source for those funds. The new personal-loan payment can also reduce the mortgage amount you qualify for.

Before applying or moving money, disclose the proposed borrowing to the mortgage lender, document the source and terms of every deposit, and ask which underwriting rules apply to your loan. A Fannie Mae rule is not automatically a rule for every portfolio, government-backed, or other mortgage program.

Two very different ways to use a personal loan

The phrase “use a personal loan to buy a home” can describe two structures with very different underwriting consequences.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

1. Borrow the entire purchase price and close without a mortgage

In principle, a personal loan could provide the cash for an outright purchase. The personal-loan lender would have to allow home-purchase use, approve a sufficient loan amount, and send the funds in a form the seller and closing agent will accept. The home would not secure that debt; the borrower would owe an unsecured installment loan instead.

The official rules reviewed do not establish that any particular personal-loan provider permits this use, offers enough money for a specific home, or accepts the closing process required by a seller and title company. Those questions are controlled by the loan contract and the lender’s current underwriting. Ask for written confirmation before paying an application fee or making an offer that depends on the loan.

2. Use the personal loan alongside a mortgage

Some buyers consider borrowing the down payment, closing costs, or reserve funds personally and taking a smaller mortgage for the balance. This is not the same as a cash purchase. For a mortgage delivered under Fannie Mae’s guide, unsecured personal-loan proceeds are not an acceptable source for the down payment, closing costs, or reserves. See Fannie Mae’s Part B, Origination Through Closing guide and confirm the current online requirements with the lender.

Even when a different mortgage program has different funding-source rules, the personal-loan payment remains a debt that the lender may have to include in your ability-to-repay analysis. Hiding the borrowing or allowing a large unexplained deposit to appear in your account can create a documentation problem or cause the application to be declined.

How the personal-loan payment affects mortgage qualification

Debt-to-income ratio is a central calculation

Mortgage underwriting compares qualifying monthly obligations with qualifying monthly income. The obligations generally include the proposed housing payment and debts that the applicable program requires the lender to count. A new personal-loan installment payment increases the numerator, so the same income supports less mortgage debt.

The Consumer Financial Protection Bureau’s ability-to-repay rule requires a creditor making covered dwelling-secured credit to consider and verify the borrower’s income or assets, debts, and debt-to-income ratio (DTI) or residual income. The rule does not impose one DTI cutoff for every creditor. The CFPB commentary explains that a creditor may establish monthly DTI or residual-income thresholds, allow exceptions for compensating factors, and document how those thresholds were applied. Read the CFPB commentary on Regulation Z § 1026.43 and the regulation text for the legal framework.

Fannie Mae’s published figures are program guidance, not universal limits

Fannie Mae’s debt-to-income guidance dated April 2, 2025, states a 36% maximum total DTI for manually underwritten loans under the guide’s provisions. It also describes an exception path allowing up to 45% when specified credit-score and reserve requirements are met. Those figures are not a promise that a lender will approve you at either ratio, nor do they govern every mortgage product. The lender’s automated underwriting findings, loan type, compensating factors, and investor requirements can produce a different result. Review Fannie Mae’s B3-6-02 debt-to-income guidance.

Installment-loan payment counting can be decisive

Fannie Mae’s Selling Guide dated April 1, 2026, says installment debt that is not secured by a financial asset—including a personal loan—must be counted as a recurring monthly obligation when more than 10 monthly payments remain. A personal loan with a short remaining term may therefore be treated differently under that guide, but you should not assume the payment will be ignored: the lender still has to apply the current program rules and document its decision. The relevant guide is available at Fannie Mae’s April 1, 2026 Selling Guide.

Other investors use their own underwriting paths

Freddie Mac describes mortgage underwriting as verification of employment, income, assets, debts, credit history, and whether the loan and property satisfy lender requirements. Outstanding debts inform the DTI calculation. A portfolio lender, government-backed program, or another investor may use different treatment for borrowed funds or installment debt. Ask the lender which investor or program guide will govern your application; a result under Fannie Mae’s guide cannot be generalized to every mortgage.

Why disclosure and documentation matter

A simultaneous loan must be considered

Regulation Z’s home-purchase example says that when a creditor knows or has reason to know that a simultaneous loan will finance part of the down payment, the creditor must consider the payment on that loan in the ability-to-repay determination. In practical terms, telling the mortgage lender that the personal loan exists allows the lender to underwrite the combined obligations. Not telling the lender does not remove the debt; it can instead create an inaccurate application.

An unexplained deposit is not automatically income

The same regulation warns against treating an unidentified deposit as income when the creditor lacks a basis to conclude that the money is not loan proceeds. A large transfer into your checking account shortly before closing can trigger requests for the promissory note, account statements, payment terms, and evidence of where the money came from. Keep a complete paper trail from application through closing.

Documents to gather

  • The personal-loan application and executed agreement showing the permitted use, principal, interest rate, term, and required payment.
  • Funding records showing when the proceeds were disbursed and the account into which they were deposited.
  • Bank statements covering the period requested by the mortgage lender, with explanations for transfers and deposits.
  • Evidence of the source of your own funds, including gift documentation if a program permits a gift.
  • The purchase contract, estimated closing disclosure, and any explanation of how the purchase price and closing charges will be paid.

Personal loan versus mortgage: the questions that decide the outcome

Question Personal loan Mortgage
What secures the debt? Generally unsecured; the home does not serve as collateral for the personal loan. Confirm the individual contract. The transaction is dwelling-secured, so the home secures the mortgage obligation.
Can it fund an outright purchase? Possible in principle only if the lender permits home-purchase use, approves enough money, and the seller accepts the funds. The cited official sources do not establish a universal permission or loan-size standard. Designed to finance a home purchase, subject to the mortgage program, property, borrower, and lender requirements.
Can it be the down payment or closing source for a Fannie Mae loan? No for unsecured personal-loan proceeds under the cited Fannie Mae guidance. The mortgage is the primary financing; required borrower funds must come from sources the applicable program accepts.
How does the payment affect DTI? Fannie Mae counts non-financial-asset-secured installment debt when more than 10 payments remain. Other programs may differ. The proposed housing payment is part of the mortgage qualification calculation, along with other obligations required by the program.
Are comparative rates, fees, terms, or maximum amounts established here? Not stated in the cited official sources; obtain a written offer and read the loan agreement. Not stated in the cited official sources; obtain a loan estimate from the mortgage lender.
What documentation is needed? Loan agreement, disbursement records, account statements, and payment information may be requested. Income, employment, assets, debts, credit history, property, and transaction documents are verified during underwriting.

What to do before taking a personal loan

  1. Define the transaction. Write down whether the personal loan would pay the full purchase price or only supplement a mortgage. Also list the proposed purchase price, down payment, closing costs, and reserves.
  2. Read the personal-loan agreement first. Look for permitted-use language, prohibited real-estate uses, disbursement limits, prepayment terms, and the required monthly payment. If the agreement is silent, ask the lender directly and obtain the answer in writing.
  3. Ask the mortgage lender before borrowing. Provide the proposed loan amount, payment, term, and source of funds. Ask whether the program accepts borrowed money for the intended purpose and how the payment will be counted in DTI.
  4. Identify the investor and underwriting route. Ask whether the loan will be underwritten for Fannie Mae, Freddie Mac, a government-backed program, a portfolio, or another investor. Request the applicable rule rather than relying on a generic statement that “personal loans are allowed.”
  5. Run the combined budget. Add the personal-loan payment to the projected principal, interest, taxes, insurance, association dues, and every other recurring obligation. Include a realistic allowance for maintenance and utilities in your household budget even if the lender does not include each item in DTI.
  6. Preserve the paper trail. Do not move funds between accounts without recording the date, amount, and reason. Keep statements and the executed loan documents available for the lender and closing agent.
  7. Obtain a written qualification result. A prequalification based on an incomplete application may not account for the personal loan. Ask for an updated review after the payment and source of funds are disclosed.
  8. Recheck the numbers before making an offer. If the personal-loan payment pushes the application outside the lender’s limits, changing the purchase price or structure may be necessary. Do not assume you can refinance or pay off the personal loan at closing unless the mortgage lender has approved that plan and verified the source of payoff funds.

If you already have a personal loan

Disclose it even if the balance is small

Tell the mortgage lender about the balance, payment, and number of payments remaining. Under Fannie Mae’s April 1, 2026 guide, more than 10 remaining payments generally brings a non-financial-asset-secured installment loan into the recurring-obligation calculation. A lender may also request statements or credit documentation to verify the debt.

Do not re-label borrowed money as savings

If personal-loan proceeds are already in your account, identify them as borrowed funds and provide the agreement and deposit trail. Calling the money savings, a gift, or income without supporting evidence can conflict with the ability-to-repay documentation requirements and delay or jeopardize closing.

Ask whether payoff is permitted and how it will be verified

Some borrowers consider paying off the personal loan before mortgage closing. Whether that improves qualification depends on the mortgage program, the source of the payoff money, and the lender’s documentation. Obtain the lender’s instructions before transferring funds or closing the personal loan; an unexplained payoff can create another asset and liability question.

Common failure points and practical fixes

The personal-loan lender prohibits the use

Symptom: The agreement limits proceeds to purposes that do not include a home purchase, or the lender refuses to confirm the use.

Fix: Do not proceed on an assumption. Ask the lender for its permitted-use policy and written confirmation, then tell the mortgage lender the exact proposed structure.

The mortgage program rejects the source of funds

Symptom: The mortgage lender says unsecured borrowed funds cannot be used for the down payment, closing costs, or reserves.

Fix: Ask which acceptable sources the program recognizes and whether a different mortgage program or transaction structure is available. Do not disguise the personal-loan proceeds as an unexplained deposit.

The combined DTI is too high

Symptom: Adding the personal-loan payment causes the application to exceed the lender’s automated or manual-underwriting limits.

Fix: Request a written breakdown of the debts and income used. Then consider a lower personal-loan amount, a lower home price, a different permitted source of funds, or waiting until the personal debt is reduced—only after the lender explains how each change will be evaluated.

Deposits cannot be sourced

Symptom: Statements show transfers or cash deposits that do not match the application.

The buyer assumes one agency guide applies everywhere

Symptom: Advice based on a Fannie Mae rule is presented as a universal legal prohibition or approval.

Fix: Identify the actual investor and product. Ask that lender for its current written requirements; policies can change, and the cited Fannie Mae guide applies to loans delivered under its standards.

Questions to ask the lender in one conversation

  • Does the personal-loan agreement permit an outright home purchase, and is the proposed amount within your limits?
  • If I also seek a mortgage, will you accept borrowed funds for any part of the down payment, closing costs, or reserves?
  • What exact monthly payment and remaining term will you use for the personal loan in DTI?
  • Which investor or program guide governs this file?
  • Which statements, loan documents, and transfer records do you need to verify the funds?
  • Would a personal loan taken after preapproval require a new credit check, approval, or disclosure?
  • If I pay off the personal loan, what proof and source-of-funds documentation will you require?

Bottom line for a small-home purchase

A personal loan can be a theoretical substitute for a small mortgage only in an outright purchase that the personal-loan contract, lender, seller, and closing process all permit. It is not a generally acceptable way to create the down payment, closing funds, or reserves for a Fannie Mae-delivered mortgage, and its payment can reduce your borrowing capacity. The safe sequence is to disclose the plan, identify the governing mortgage program, document every dollar, and obtain a lender-specific answer before borrowing or signing a purchase contract.
